Home Equity Financing vs. a Cash-Out Refinance: Which Fits Your Situation?

A cash-out refinance replaces your first mortgage; a home equity loan or HELOC generally adds a second lien. Compare written offers, total cost, payment changes and the risk to your home before choosing.

Choose a cash-out refinance when replacing your entire first mortgage produces better overall terms for the cash you need. Choose home equity financing—a fixed home equity loan or a HELOC—when keeping your current first-mortgage rate and terms is more valuable than having one replacement loan. The right answer depends on written, borrower-specific offers: compare rates, fees, payment changes, payoff dates, total cost over your expected holding period, and the risk of putting your home behind the debt.

Start with the structural difference

A cash-out refinance pays off your existing first mortgage and replaces it with a larger mortgage. You receive the difference between the new loan balance and the amount needed to pay off the old mortgage, after applicable costs.

A home equity loan or home equity line of credit (HELOC) generally leaves the first mortgage in place and adds a second mortgage secured by the home. “Home equity financing” is therefore an umbrella term, not one product: a home equity loan usually delivers a fixed lump sum, while a HELOC normally provides a reusable credit line.

The practical dividing line is whether you want to replace the entire mortgage or preserve it and add another secured obligation. That distinction is important, but it does not by itself identify the cheaper option. As the Consumer Financial Protection Bureau (CFPB) explains, depending on the terms, a cash-out refinance may be more or less expensive than a HELOC.

What each option does

Cash-out refinance

The new mortgage is sized to pay off the old first mortgage and provide additional cash. You make one payment on the replacement mortgage rather than continuing the old first-mortgage payment. The new payment reflects the replacement balance, interest rate, repayment term and escrow requirements.

Because the entire first-mortgage balance is repriced and re-amortized, a refinance can change the cost of money you already borrowed, not just the cost of the cash you take out. Closing costs can be substantial, and a longer new term can extend the date when the mortgage is finally paid off. The offered rate could also be higher than the rate on your current mortgage.

Home equity loan

A home equity loan generally provides a one-time lump sum while your first mortgage remains outstanding. It is commonly structured with a fixed interest rate and a separate scheduled payment, although terms vary by lender and product.

Your total housing-debt payment becomes the existing first-mortgage payment plus the home equity loan payment. The loan has its own balance, rate, fees and payoff schedule. Upfront charges may apply even when the amount borrowed is smaller than your first mortgage.

HELOC

A HELOC is a revolving line secured by the home. During a draw period, you can borrow, repay and borrow again up to the credit limit, subject to the plan’s rules. Most HELOCs have variable rates, so the required payment can change as the index or lender margin changes.

When the draw period ends, you generally cannot take additional advances and the account enters repayment. The required payment can rise substantially because you are repaying principal rather than making draw-period payments. Some plans permit a balance or portion of a balance to be converted to a fixed rate; that feature, and its charge, must be confirmed in the offer.

Side-by-side comparison

Decision point Cash-out refinance Home equity loan HELOC
First mortgage Paid off and replaced by a larger mortgage Generally remains; the new loan is a second mortgage when a first exists Generally remains; the line is a second lien when a first exists
Access to funds Cash difference delivered when the new loan closes Usually one lump-sum advance Repeated draws up to a credit limit during the draw period
Typical rate structure Fixed or variable, depending on the offer Usually fixed, though product terms vary Usually variable; some plans allow fixed-rate conversion
Payment arrangement One new mortgage payment replaces the prior first-mortgage payment Separate payment in addition to the first mortgage Payment varies with the balance, rate and transition from draw to repayment
Main trade-off Reprices the entire mortgage; closing costs and a longer payoff may result Adds a separate loan, payment, rate and fees Flexible access, but variable-rate and repayment-transition risk
Collateral The home secures the replacement mortgage The home secures the loan The home secures the line

These are common structures, not guarantees for every lender. Your disclosures control the actual rate, payment, fees, draw rules and repayment terms.

How the rate decision affects the whole debt

If your current first-mortgage rate is attractive, a cash-out refinance replaces that rate on the full refinanced balance. Even if the new rate is acceptable for the additional cash, repricing the old balance can make the overall transaction more expensive than preserving the first mortgage and borrowing separately.

A second lien does not preserve your old payment unchanged: it adds another required payment and may have its own variable rate or fees. The relevant question is the combined cost and cash flow, not whether one quoted rate looks lower in isolation.

For a HELOC, examine how the rate is set, how often it can adjust, whether there is a floor or ceiling, and what payment is required at different balances. A low initial or promotional rate is not a reliable estimate of the cost over several years.

For a home equity loan, a fixed rate can make budgeting easier, but a fixed payment does not make the borrowing inexpensive. Include the loan’s upfront charges and all interest through the date you expect to repay it.

Compare total cost, not just the advertised payment

Request written offers using the same cash requirement and, as closely as possible, the same assumptions. Record the amount you will actually receive after paying off the first mortgage and all financed or deducted costs.

  • Rate and type: Compare the new rate with your current first-mortgage rate and identify whether each rate is fixed, adjustable or subject to a promotional period.
  • Upfront charges: Include origination, appraisal, title, application and other closing charges. A home equity product may also charge annual or membership, inactivity, early-cancellation or rate-conversion fees.
  • Payment now: Write down the required payment immediately after closing, including the first mortgage if it remains.
  • Payment later: For a HELOC, model the payment after the draw period and after plausible rate increases. For a refinance, note how the payment changes if the new term is longer than the remaining term of the old mortgage.
  • Payoff date: Identify when each debt would be fully repaid if you make only the required payments.
  • Total cost over your holding period: Estimate interest and fees through the date you expect to sell, refinance or otherwise repay the financing. A lower monthly payment can simply reflect a longer repayment period.
  • Future flexibility: Ask whether a HELOC lender must approve a later refinance of the first mortgage and what happens if it refuses. You may have to pay off the HELOC before refinancing.

Do not treat a monthly-payment reduction as proof of savings. CFPB warns that cash-out refinancing can carry higher closing costs, extend mortgage payoff and have a rate above your current mortgage. Home equity loans can also have significant upfront costs.

A practical process for evaluating offers

  1. Define the cash need. Separate the amount you need at closing from money you might need later. A one-time expense may fit a lump-sum loan; uncertain or staged expenses may justify evaluating a line of credit, but only if you can manage variable payments.
  2. Document your current mortgage. Note the outstanding principal, interest rate, fixed or adjustable status, remaining term, monthly payment, prepayment conditions and escrow obligations. These figures are the baseline a refinance would replace.
  3. Obtain comparable written quotes. Ask for a cash-out refinance, a home equity loan and a HELOC when each is available to you. Request the same requested cash amount and ask each provider to itemize every fee and the net proceeds.
  4. Map the payment timeline. Put the first payment, any draw-period payment, the HELOC repayment start and the final payoff date on a calendar. Identify events that could make payments rise.
  5. Calculate period-specific cost. Compare interest and fees through the time you realistically expect to keep the borrowing. If you may sell or refinance early, include any early-cancellation charge and the balance that would still be owed.
  6. Stress-test the plan. For a variable-rate HELOC, ask what the payment would be at higher rates and at the maximum balance. For any option, consider a job interruption, higher property expenses or a fall in home value.
  7. Check lien and refinance consequences. Confirm lien priority, whether the second-lien lender must consent to a future first-mortgage refinance and whether a payoff would be required before that transaction.
  8. Review the final disclosures before signing. Verify the cash to you, rate formula, payment schedule, draw and repayment dates, fees, cancellation rights and default provisions against the quote you used for comparison.

When a cash-out refinance may fit

  • You are comfortable replacing the existing first mortgage and the offered rate and term compare favorably with the mortgage you would otherwise keep.
  • You prefer one mortgage payment instead of a first-mortgage payment plus a second-lien payment.
  • You need a defined lump sum at closing rather than the ability to draw repeatedly.
  • The expected time you will keep the loan is long enough to justify the refinance’s closing costs, or the offer has unusually favorable costs for your situation.

It may be a poor fit when the refinance materially raises the rate on a large existing balance, resets the payoff clock for many additional years or creates costs you will not recover before selling or refinancing again.

When a home equity loan may fit

  • You want to keep the current first-mortgage rate and terms.
  • You need a known lump sum and prefer a predictable, separately scheduled payment.
  • You can afford the combined payment on both liens after accounting for taxes, insurance and other housing costs.
  • The second loan’s fees and rate produce a lower total cost over your expected holding period than replacing the first mortgage.

Because the first mortgage remains, the home equity loan does not eliminate that debt or its payment. Evaluate the combined obligations rather than the new loan alone.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When a HELOC may fit

  • Your expenses will occur over time and you value drawing only what you need.
  • You can tolerate a variable rate and have a plan for the payment increase when repayment begins.
  • You understand the credit limit is not guaranteed for the life of the line.
  • You will not rely on continued access to the line to make required payments.

A lender may restrict or suspend additional draws after a significant decline in home value or a change in your financial circumstances. At the end of the draw period, the line enters repayment and your required payment may rise substantially; under some plans, the balance can become due. Obtain the exact trigger events and dates from the plan documents.

The collateral risk is the same kind of risk

A cash-out refinance, home equity loan and HELOC all put the home behind the debt. If you fall behind or cannot repay on schedule, foreclosure or loss of the home is possible. As CFPB states in its HELOC warning, “If you fall behind or can’t repay the loan on schedule, you could lose your home.”

This risk changes when proceeds pay off unsecured debt. Credit-card or personal-loan balances may not previously have been secured by your house; using home-secured borrowing to pay them converts that amount into debt tied to the property. Debt consolidation is not automatically a saving strategy. It helps only if the full cost is favorable and spending or repayment behavior prevents the unsecured balances from returning.

Questions that uncover costly terms

  • Is the quoted rate fixed for the entire term? If not, what index, margin, adjustment frequency, floor and cap apply?
  • What is the exact cash amount delivered after payoff and all charges?
  • Which fees are charged at application, closing, annually, for inactivity, for early cancellation or for converting a HELOC balance to a fixed rate?
  • How long is the draw period, and what payment formula applies during draw and repayment?
  • Can the lender reduce the credit limit or stop new draws, and under what home-value or financial circumstances?
  • Must the lender approve a future refinance of the first mortgage?
  • What balance remains if the loan is repaid on the date you expect to move or refinance?
  • Are there escrow, insurance, tax or other housing-cost changes that could affect affordability?

Alternatives when home-secured borrowing is not appropriate

A personal line of credit does not use the home as collateral. CFPB notes that its credit limit may be lower and its rate may be higher, but the home is not pledged for that debt.

Retirement-plan loans and home equity conversion mortgages (HECMs) are distinct products with their own eligibility, repayment and risk conditions. They should not be treated as interchangeable with a conventional home equity loan or a HELOC.

Home equity contracts are another separate and emerging category. A January 15, 2025 CFPB spotlight described non-standardized disclosures, potentially large lump-sum settlements and risks that can include a forced sale or foreclosure. They are not conventional home equity loans, HELOCs or cash-out refinances; read the settlement and ownership terms carefully before considering one.

If payments are already difficult

If you are struggling to make the first-mortgage payment, talk with a housing counselor before adding home-secured debt. If the goal is debt consolidation, CFPB advises exploring alternatives with a qualified credit counselor. Taking a second lien or refinancing while already delinquent can reduce your flexibility and increase the consequences of a payment failure.

A decision checklist

  • Have I compared the current first-mortgage rate with the replacement rate?
  • Do I know the net cash delivered after every fee and payoff?
  • Have I included both payments where a second lien remains?
  • Have I modeled variable-rate and draw-to-repayment changes for a HELOC?
  • Have I compared total interest and fees through my expected holding period, not just the first payment?
  • Can my budget withstand income disruption, higher rates or a lower home value?
  • Do I understand how this borrowing affects a future sale or refinance?
  • Would an unsecured or counseling alternative reduce the risk to my home?

There is no universal winner. A cash-out refinance is a replacement of the entire mortgage; a home equity loan or HELOC preserves that mortgage while adding secured debt. Select the structure whose written terms, payment path and risk you can afford—not the product with the most attractive headline rate or lowest initial payment.
