Use forward EV/EBIT to compare the value of an operating business with its forecast operating income, particularly when companies have different debt or cash balances. Use forward P/E to compare a company’s equity value with the earnings expected for shareholders. The right choice depends on what you are valuing: the business as a whole or the equity claim. Neither multiple, by itself, establishes that a stock is undervalued.
What forward P/E and forward EV/EBIT measure
Forward P/E measures the equity claim
Forward price-to-earnings (P/E) is the share price divided by forecast earnings per share (EPS), or, equivalently, equity market value divided by forecast net income when the share count is consistent. It compares what shareholders pay for the company’s equity with earnings attributable to them. Aswath Damodaran describes forward P/E as using expected EPS in the next year; in practice, confirm whether a quoted figure uses the next fiscal year or next twelve months, since those periods can differ. Damodaran’s P/E data and definitions.

Forward EV/EBIT measures the operating business
Forward enterprise value-to-EBIT (EV/EBIT) divides enterprise value by forecast earnings before interest and taxes. In the cited valuation framework, enterprise value is the market value of equity plus debt less cash. EBIT is measured before financing costs, so EV/EBIT relates the value of the operating business to operating income before interest. Check how material items such as leases, minority interests, and non-operating assets are treated when constructing enterprise value. Damodaran’s EV/EBIT data and definitions.
Keep the numerator and denominator aligned
Equity value belongs with earnings to equity holders, such as net income or EPS. Enterprise value belongs with operating income to the firm, such as EBIT. Pairing enterprise value with net income, or equity value with EBIT, mixes claims and earnings and can produce a misleading comparison unless you explicitly bridge between them. Damodaran’s valuation framework.

When to use each multiple
Choose EV/EBIT for operating-business comparisons
EV/EBIT is useful when you want to compare operating businesses before interest expense and when debt or cash balances differ. It can make the operating comparison less sensitive to financing choices than P/E, but it does not make companies automatically comparable: forecasts, accounting policies, business mix, and enterprise-value adjustments still matter.
- Check whether EBIT is positive and represents ongoing operations. If EBIT is zero or negative, the usual ratio is not meaningful as a straightforward valuation multiple.
- Review depreciation and capitalization policies, leases, non-operating assets, minority interests, and any other material enterprise-value adjustments consistently across peers.
- Check whether unusual gains or charges have distorted reported or forecast EBIT.
Choose forward P/E for shareholder earnings analysis
Forward P/E is appropriate when the question is what investors are paying for expected earnings attributable to equity holders. Because net income comes after interest and taxes, the ratio reflects financing structure and tax circumstances as well as operating performance. That is useful for equity analysis, but can complicate comparisons between companies with substantially different leverage, tax positions, or non-operating income.

- Confirm that the earnings forecast is meaningful and positive; a standard P/E interpretation is not useful in the ordinary way when expected earnings are zero or negative.
- Use a consistent share count when relating share price to EPS, or consistent equity market value and net income when calculating the ratio at company level.
- Check whether forecast net income includes unusual items or assumptions that differ across companies.
How to compare the multiples fairly
Before comparing companies, align the calculation choices and examine the business differences that can explain a multiple gap. A lower figure is not proof of undervaluation: it may reflect lower expected growth, greater risk, weaker returns on investment, poor reinvestment economics, or lower earnings quality. Damodaran’s valuation materials model multiples in relation to factors including growth, risk, payout, taxes, and reinvestment. EV/EBIT definitions and data; P/E definitions and data.
- Match forecast periods: distinguish next fiscal year from next twelve months and use the same horizon across companies.
- Match the reporting basis: use consistent currencies and treatments of unusual items, and check accounting differences that affect EBIT or net income.
- Assess forecast quality: consider how current the estimates are, how dispersed analyst estimates are, and how readily the forecast could miss actual results.
- Choose relevant peers: compare companies with similar industry economics, growth prospects, risk, taxes, and reinvestment needs—or explain why the peer group is still useful.
- Build enterprise value consistently: account for debt and cash, and assess leases, minority interests, and non-operating assets when material.
- Interpret, do not rank mechanically: compare the multiple with underlying growth, risk, returns on capital, reinvestment, and earnings quality rather than treating the lowest ratio as the best value.
What dated market benchmarks can—and cannot—show
Damodaran’s January 2026 U.S. market-cap-class table reports medians for publicly traded U.S. firms with market capitalizations above $10 million, using multiple data services. In the table’s first three market-cap deciles, the reported forward P/E medians are 5.45, 12.65, and 17.17; the corresponding EV/EBIT medians are 14.25, 13.19, and 12.66. For example, the bottom-decile medians were 5.45 forward P/E and 14.25 EV/EBIT. Interpret the small-company figures particularly carefully: the bottom decile’s low forward P/E appears alongside a high share of companies with negative net income, which affects how the sample and method should be understood. A market-wide regression and definitions dated January 2026 also use factors such as expected growth, return on invested capital (ROIC), leverage, operating margin, tax rates, and reinvestment in analyzing valuation multiples. A practical decision rule
- Define the claim you are valuing. For shareholder earnings, start with forward P/E. For the operating business before financing costs, start with forward EV/EBIT.
- Check that both sides of the ratio match. Use equity value with net income or EPS; use enterprise value with EBIT.
- Verify that the denominator is interpretable. Make sure forecast earnings or EBIT are positive, meaningful, and not dominated by unusual items.
- Align periods and assumptions. Use the same forecast horizon, currency, reporting basis, and treatment of exceptional items for each company.
- Explain the difference, not just the ratio. Consider financing, taxes, growth, risk, reinvestment, accounting, and forecast quality before judging one company cheaper than another.
