Deducting Business Interest Expenses on Your Taxes: Section 163(j) Explained

Section 163(j) can limit a business’s interest deduction. See who may be excluded, how the deduction ceiling and carryforwards work, and which 2025 and 2026 tax-year rules differ.

For U.S. federal income tax, business interest is generally deductible, but Internal Revenue Code Section 163(j) can cap the deduction. When the limit applies, the usual maximum is business interest income plus 30% of adjusted taxable income (ATI), plus qualifying floor-plan financing interest. First determine whether your business is excluded from the limit; then calculate any allowed deduction and carryforward, taking account of entity-specific rules.

What Section 163(j) limits—and what it does not

Section 163(j) limits the amount of business interest expense a taxpayer may deduct for a tax year. It does not make every payment labeled “loan interest” deductible, nor does the formula by itself establish that an expense qualifies as business interest.

Interest must first be classified and allocated to the relevant trade or business. Interest assigned to an excepted trade or business is not included in the Section 163(j) limitation. Other tax rules, including basis, at-risk, and passive-activity limitations, can affect the amount taken into account and the order of the calculations. This is why the interest figure on a lender statement alone may not determine the deduction.

Who is generally outside the limitation?

Small-business taxpayers

A taxpayer is generally not subject to Section 163(j) if it meets the small-business gross-receipts test and is not a tax shelter. The test uses average annual gross receipts for the three preceding tax years, with aggregation and other rules that can affect the calculation. For tax years beginning in 2025, the IRS identifies a $31 million threshold. A business whose average receipts for 2022–2024 are below that threshold is generally outside the limit for 2025, assuming it meets the other requirements.

Do not treat the threshold as a blanket exemption based only on one entity’s receipts. Controlled or related businesses, tax-shelter status, the gross-receipts computation, and pass-through interests may matter. A small-business taxpayer generally need not file Form 8990, but an exception applies if it has excess business interest expense from a partnership.

Excepted trades or businesses

The IRS identifies employee services, certain regulated utilities, and qualifying real-property or farming businesses that elect the exception as excepted trades or businesses. An eligible real-property or farming business may generally elect by attaching a statement to a timely filed federal return. The election is generally irrevocable and may require the alternative depreciation system for specified property, so compare the interest-limit consequences with the depreciation effects before electing.

If a taxpayer conducts both excepted and non-excepted activities, it generally must allocate interest and relevant tax items between them. The exception does not automatically remove all interest of a taxpayer with mixed activities from the limitation.

How to calculate the general Section 163(j) ceiling

When the limitation applies, the general ceiling for deductible business interest expense is the total of:

  • Business interest income;
  • 30% of adjusted taxable income (ATI); and
  • Qualifying floor-plan financing interest expense.

Form 8990 is used to calculate the deductible amount and the amount carried forward. ATI is a tax calculation, not simply book income or cash flow; its adjustments depend in part on the tax year. Apply the rules for classifying, allocating, and accounting for interest before relying on the formula, and account for other applicable limitations as well.

Floor-plan financing

Floor-plan financing interest is included as a separate component of the ceiling. The IRS describes qualifying financing as debt secured by acquired inventory and used to acquire vehicles held for sale or lease. This provision is principally relevant to dealerships and inventory lenders, rather than most small businesses. For tax years beginning after 2024, the relevant vehicle definition includes qualifying trailers and campers designed for temporary living quarters and intended to be towed by or affixed to a motor vehicle.

What happens to interest the business cannot deduct?

Disallowed business interest generally carries forward to the next tax year. Partnerships have special rules: disallowed partnership interest is allocated to partners as excess business interest expense and is not simply treated as an ordinary carryforward deduction by the partner. A partner may deduct it under applicable rules, including when receiving relevant excess taxable income or excess business-interest income from that same partnership.

The treatment of a carryforward therefore depends on the entity and, for partnership interests, on later allocations from the same partnership. Keep the relevant Form 8990 and pass-through records with the return information needed to track the amount.

When Form 8990 is generally needed

Form 8990 calculates the Section 163(j) deduction and carryforward. A taxpayer with business interest expense, a disallowed-interest carryforward, or certain pass-through items generally files the form unless an exclusion applies. Pass-through entities that allocate excess taxable income or excess business-interest income generally have their own filing obligation. Form 8990 instructions and filing exceptions should be checked for the specific entity and tax year.

Sole proprietors reporting on Schedule C

For 2025, the IRS Schedule C instructions direct a sole proprietor who must apply Section 163(j) to calculate the limit on Form 8990 before completing the Schedule C interest lines, and to report the reduced deductible amount. If a filing exception applies, the instructions direct reporting otherwise deductible interest on the applicable Schedule C lines. Business real-estate mortgage interest goes on the specified line depending on whether Form 1098 was received. Interest that must be capitalized is not reported there as a current deduction.

Partnerships and S corporations

The limitation is applied at the partnership level. A partner may need to complete Schedule A of Form 8990 using Schedule K-1 information, and the partner-level treatment of excess business interest follows the special rules described above. The limitation is also applied at the S-corporation level; the corporation carries disallowed interest forward.

For either kind of pass-through, an owner’s personal gross receipts or the interest shown on a single loan statement is not enough to determine the result. Entity-level calculations, allocations, ownership, basis limitations, and the character of income can all be relevant.

Which tax-year changes matter?

The effective dates differ. The changes for tax years beginning after December 31, 2024 should not be conflated with changes for tax years beginning after December 31, 2025.

Tax year Relevant change described by the IRS
Beginning after December 31, 2024 Depreciation, amortization, and depletion deductions attributable to a trade or business may be added back in calculating ATI. The qualifying floor-plan vehicle definition also expands to include certain trailers and campers.
Beginning after December 31, 2025 The IRS Form 8990 instructions describe a general inclusion of interest incurred and capitalized during the year, except interest capitalized under Sections 263(g) and 263A(f), along with changes for certain controlled-foreign-corporation inclusions.

The $31 million gross-receipts threshold stated above is for tax years beginning in 2025; it should not be assumed to establish the threshold for a later year. The IRS identifies its Form 8990 instructions as revised December 2025 and directs filers to the form page for later developments. Check the current form and instructions for the tax year being filed.

A practical order for reviewing the deduction

  1. Identify the tax year and taxpayer. Determine whether you are calculating for a sole proprietorship, partnership, S corporation, or another taxpayer, and use rules effective for that year.
  2. Check for an exclusion. Review the small-business gross-receipts test, tax-shelter status, and any qualifying excepted trade or business. For an election, consider the required depreciation method and its consequences.
  3. Classify and allocate interest. Identify business interest expense, business interest income, any floor-plan financing interest, and amounts attributable to excepted and non-excepted activities.
  4. Apply other relevant limits and calculate Section 163(j). Use Form 8990 where required, and account for the ordering and interaction of basis, at-risk, passive-activity, and other applicable provisions.
  5. Report the allowable deduction and track disallowed amounts. Follow the instructions for the return and entity, including any partnership allocation or carryforward rules.

This overview concerns U.S. federal income tax only; it does not determine state, local, or non-U.S. treatment, or calculate a particular taxpayer’s deduction. Because elections, pass-through allocations, and carryforwards can alter the answer, consult the current IRS forms and instructions and consider a qualified tax professional when those issues apply.
