Crypto Exchanges vs. Self-Custody Wallets: Which Is Right for You?

An exchange provider controls access to its crypto keys; with self-custody, you do. Compare responsibilities, recovery risks, convenience, and costs before choosing.

Choose based on who you want to manage access to your crypto keys. With an exchange or other third-party custodian, the provider controls access to the private keys; with self-custody, you control them and must protect the keys and recovery information yourself. Neither option removes risk. The right fit depends on how much control you want and how prepared you are to handle security and recovery.

What a crypto wallet actually holds

A wallet does not hold coins inside a device. It manages the keys used to access crypto assets and authorize transactions. The SEC Office of Investor Education and Assistance explains that wallets store the private keys or passcodes for crypto assets; a private key can authorize a transaction, while a public key can be shared to receive assets.

That distinction makes custody a question of who controls access to the keys, rather than where the crypto is physically stored. In self-custody, you control access. In third-party custody, such as an exchange account, the provider controls access to the keys.

Exchange custody and self-custody compared

Who handles recovery? You depend on the provider’s account-access and service processes; details vary by provider. You must protect your keys and recovery information. Losing access may mean losing access to the assets.
What can go wrong? Provider compromise, shutdown, or bankruptcy can affect access; account-security risks also apply. Keys or recovery information can be lost, stolen, exposed, or mishandled; a device can be lost or damaged.
Convenience An exchange may simplify account access and trading, but services and availability vary. You manage wallet setup, transactions, and recovery. Offline devices are generally less convenient for transactions.
Costs A custodian may charge account or transfer fees; transaction fees may also apply. Physical cold-wallet devices typically cost money; hot wallets may initially be free. Transaction fees may apply.

When third-party custody may fit

An exchange account may suit someone who prefers a provider to manage key access and values the convenience of using the provider’s account and services. That convenience comes with dependence on the provider: an interruption, security incident, shutdown, or bankruptcy may affect access to assets.

Before relying on a custodian, review its supported assets, safeguards, key-access arrangements, fees, and what it says happens if service is interrupted or the business fails. Check whether any insurance applies, what it covers, and under which terms; do not assume all exchanges provide the same insurance or customer protections. Research the custodian’s background and regulatory status in the relevant jurisdiction.

When self-custody may fit

Self-custody may suit someone who wants sole control of key access and is willing to take responsibility for setup, security, and recovery. That control also means there may be no provider able to restore access if you lose the keys or recovery information. Before using a wallet, understand how it works, how recovery works, and the consequences of authorizing and sending transactions.

Protect the recovery phrase

A seed phrase can restore a wallet if a key or device is lost, or if wallet software or hardware is damaged or corrupted. Treat it as sensitive access information: store it securely and never share it. A wallet vendor or customer-support team should not be assumed to be able to reset or recover a phrase you have lost.

Hot and cold wallets describe connectivity, not custody

Hot wallets are connected to the internet. They can be convenient for transactions but are more exposed to cyberthreats. Cold wallets are typically physical and offline; they are generally less exposed to cyberthreats, but less convenient and vulnerable to physical loss, damage, or theft. Both hot and cold options can be used in self-custody or third-party custody arrangements.

A hardware wallet is one possible cold-storage device, not a complete security solution. An offline device does not eliminate risks such as physical theft, damage, exposure of the recovery phrase, or user error. The SEC says physical cold-wallet devices typically cost money; check current device and transaction costs before deciding.

A practical way to decide

  • Consider self-custody if control matters to you and you can reliably safeguard recovery information, follow security practices, and accept the consequences of losing access.
  • Consider third-party custody if you prefer a provider to manage key access and have reviewed its safeguards, terms, fees, supported assets, and failure arrangements.
  • Consider using different arrangements for different purposes only if you understand the responsibilities and risks of each. There is no one approach that suits every person or asset.

For either choice, verify the specific wallet or provider and the transfer options available for the assets involved.
