The choice is not always either-or: an exchange account may include custody, so the practical question is who controls the private keys and who is responsible for recovery.
What does a crypto exchange do?
A crypto exchange lets customers buy, sell, or trade crypto assets. Some exchanges also hold assets for customers and manage access to the private keys. When an exchange provides that custody, you generally rely on the provider to secure access and process withdrawals under its terms.
An exchange account can be convenient for trading and provider-managed access, but it creates dependence on the service. Its security, solvency, withdrawal rules, supported assets, and operating terms matter. An exchange is not necessarily a bank, and protections vary by provider, asset, and jurisdiction.
What does a crypto wallet do?
A wallet manages the credentials used to access crypto assets and authorize transactions; the assets are not literally stored inside the wallet app or device. A private key authorizes transactions, while a public key can be shared to receive assets. A seed phrase may be used to restore access if a key or device is lost or damaged. The SEC staff explains these functions in its Crypto Asset Custody Basics for Retail Investors – Investor Bulletin.

Wallet software can be used for self-custody, where you control the keys, or as part of a service where another party controls them. The word “wallet” alone does not tell you who has custody. Ethereum.org describes the distinction in its Ethereum wallet guide; its network-specific instructions should not automatically be applied to every crypto asset.
Exchange custody vs. self-custody
| Decision factor | Exchange custody | Self-custody wallet |
|---|---|---|
| Who controls access? | The third-party service controls access to the private keys. | You control the private keys. |
| How does recovery work? | Account recovery may be available; check the provider’s actual process and terms. | Recovery depends on preserving the key or seed phrase. Losing the recovery credentials may permanently remove access. |
| What is the main dependency? | The provider’s security, solvency, withdrawal terms, and custody practices. | Your ability to secure the keys and preserve recovery credentials. |
| What is involved? | An exchange account; no physical device is required. | Wallet software, or optionally a physical cold-wallet device, plus ongoing key management. |
| What costs and limits should you check? | Trading, transfer, or account charges and supported assets. | Device cost if applicable, transaction or network fees, supported assets, and recovery process. |
These are general distinctions, not a recommendation to use a particular provider or hold a particular asset. Features and rules vary by provider and jurisdiction.

When does exchange custody make sense?
Exchange custody may suit someone who values provider-managed access and expects to trade through that service. Before relying on it, investigate how the provider handles custody and what happens if it is hacked, shuts down, becomes insolvent, or restricts withdrawals. The SEC staff bulletin recommends checking insurance terms and whether a custodian may lend or commingle customer assets; do not assume those practices or protections are the same across providers.
- Read the withdrawal rules, supported-asset list, and all relevant fees.
- Understand the provider’s account recovery and security procedures.
- Check whether any stated insurance applies to your assets and circumstances.
- Review what the provider says about lending, commingling, and custody if it fails.
When does self-custody make sense?
Self-custody may suit someone who wants direct control and is prepared to manage key security and recovery personally. That control also assigns responsibility to you: if a private key or seed phrase is lost, access may be permanently lost; if it is stolen or exposed, someone else may gain access. Customer support generally cannot reset a self-custody wallet without the recovery credentials.

- Choose wallet software or a physical device that supports the specific asset and network you intend to use.
- Set it up using the wallet provider’s instructions, and make a recovery plan for the key or seed phrase.
- Keep recovery credentials private and secure. Never share a seed phrase with anyone claiming to need it to help you.
- Before sending assets, verify the destination and network. Ethereum.org warns that transactions on Ethereum cannot be reversed; do not assume a mistaken transfer can be undone.
Hot vs. cold wallets: a separate choice
Hot and cold describe an internet connection, not who controls the keys. A hot wallet is connected to the internet and can be convenient for transactions, but is more exposed to online threats. A cold wallet is typically a physical device kept offline and is generally less exposed to cyberthreats, but it can still be lost, damaged, or stolen. Either type can be used in self-custody or third-party custody arrangements.
A hardware crypto wallet is an optional physical cold-wallet device, not a guarantee against loss. If considering one, confirm that it supports your asset and network, understand how recovery works, and plan for physical loss or damage.

How to choose between them
- Choose based on custody, not the product label: establish who controls the keys and who can authorize transactions.
- Compare the actual recovery process. Provider account recovery and seed-phrase recovery are different responsibilities.
- Match the setup to how you use crypto: frequent trading may favor exchange convenience; direct control requires self-custody skills and careful key management.
- Check current fees, supported assets, privacy practices, security safeguards, withdrawal limits, and what happens if a provider fails.
- Consider legal protections carefully. The SEC’s Exercise Caution with Crypto Asset Securities: Investor Alert addresses risks involving crypto asset securities and platforms with combined functions or without applicable registration. It does not establish the same legal status or protections for every exchange, asset, or jurisdiction. The related SEC custody bulletin is staff guidance, not a rule, regulation, or Commission statement.
