Under Public Law 119-21, the Internal Revenue Service says the credit is not allowed for property placed in service after December 31, 2025. As of October 8, 2026, the only remaining reason to look at the old rules is a water heater placed in service during 2025, usually to file a 2025 return.
The installation date decides everything
The federal credit depends on when the equipment was placed in service, not when you paid for it or when you filed. The timing rule is the first thing to check.

The cutoff is stated in the IRS FAQ on modifications under Public Law 119-21 (Internal Revenue Service, 2025): “The credit will not be allowed for any property placed in service after December 31, 2025.” Buying a more efficient model in 2026 does not revive the federal credit.
Which water heater types were covered before the cutoff
For installations during 2025, the federal credit covered two broad groups of water heaters. The category determines both the qualifying technology and the dollar cap that applies.

Heat pump water heaters
Electric or natural gas heat pump water heaters were included. These units shared a $2,000 per-taxpayer annual limit with electric or natural gas heat pumps and biomass stoves or boilers. A taxpayer could not receive a separate $2,000 for each device in this group; the shared cap applied to the whole category for the taxable year.
Natural gas, propane, and oil water heaters
Specified natural gas, propane, or oil water heaters were also included if they met the applicable efficiency criteria. These fell under the separate per-item limit within the credit’s general annual limits rather than the heat pump category cap. The IRS describes the general credit as 30% of eligible costs, subject to the category and annual caps.

The IRS guidance is written for historical years, so these caps are useful for reading a 2025 return but do not describe any 2026 purchase.
The efficiency test is not just “Energy Star”
Being labeled Energy Star was not enough on its own. The IRS tied eligibility to the Consortium for Energy Efficiency (CEE) highest efficiency tier, excluding any advanced tier, in effect on January 1 of the calendar year the equipment was placed in service. ENERGY STAR’s heat pump water heater federal credit page corroborates the product period for heat pump models, but the tier test is the controlling standard.

Because the tier is set by installation year, the same model can have different qualification status in different years. Check the CEE tier in effect for your installation year against the product’s rating before assuming a 2025 model qualifies.
Home and cost requirements
- Location: The property must be installed in a home located in the United States.
- Use: The taxpayer must have used the home as a residence.
- Type of project: The expense must be for an existing home, or an addition or renovation to an existing home. New construction did not qualify.
- Eligible labor: Labor properly allocable to onsite preparation, assembly, or original installation of residential energy property could be included in eligible costs.
Filing a claim for a 2025 installation
The credit is claimed on IRS Form 5695 for the tax year in which the property was placed in service. Follow these steps for a 2025 installation:

- Gather the invoice, contract, and proof of payment showing the equipment model, the installation date, and the labor charge.
- Record the product label information for the unit. The IRS recommends keeping documentation, including applicable product labels.
- Confirm product identification. For specified property placed in service on or after January 1, 2025, the IRS requires a product identification number (PIN). For 2025 placements, IRS guidance allowed a qualified manufacturer (QM) Code in place of a PIN during the transition. Use the code the manufacturer provided and keep records of it.
- Complete Form 5695 for the 2025 tax year, using the cost and category amounts that match the equipment type and the applicable per-category cap.
- Keep receipts and installation records for at least as long as the return could be examined.
State and utility incentives
Many states and utilities run their own water heater rebates. These are a separate question from the federal credit, and availability depends entirely on your location. No specific program was verified for this national overview. For current terms, start with your state energy office or your electric or gas utility’s rebate page, then confirm the amount and eligibility before you buy.
Do not subtract every state or utility payment from your federal cost basis automatically. The IRS says the tax treatment depends on whether the payment is a rebate or a purchase-price adjustment under federal tax law. Check that treatment before filing, or ask a tax professional when the amount is material.

For a 2026 purchase, the federal credit should not factor into the decision. A reasonable comparison looks at four things:
- Fuel and type: Electric, natural gas, propane, or oil, and whether a heat pump design fits your home’s space and climate.
- Efficiency rating: The manufacturer’s stated rating and how it compares with other models you are considering.
- Installed cost: The equipment price plus labor, venting or electrical work, and permits.
- Local incentives: Whether your state or utility offers a rebate you can verify before purchase.
