First, confirm whether your student loan forgiveness is taxable at all. The broad federal exclusion for certain student-loan discharges covered discharges after December 31, 2020, and before January 1, 2026; it does not automatically cover discharges in 2026 or later. If a taxable cancellation leaves you with an IRS bill you cannot pay, you may be able to request time to pay, monthly installments, an offer in compromise, or a temporary collection delay, depending on your circumstances.
Start with the discharge date and reason
Do not assume a tax bill is due just because a loan was forgiven, and do not assume forgiveness is tax-free just because the loan was a student loan. Federal tax treatment depends on when the debt was canceled, the program or legal basis for cancellation, and whether an exception or exclusion applies. Your assets, liabilities, filing situation, and state can also matter.

The broad temporary federal exclusion covered certain student-loan discharges after December 31, 2020, and before January 1, 2026. For income-driven repayment forgiveness in 2026 or later, the Taxpayer Advocate Service says the canceled amount is generally cancellation-of-debt income. For example, a taxable discharge in 2026 is reported for 2026, on the return filed during the 2027 filing season. That general rule is not a finding about every borrower: other exclusions may apply, and the exact program and discharge basis matter. See the IRS’s Topic 431 on canceled debt and the Taxpayer Advocate Service’s March 23, 2026 explanation of student-loan forgiveness and taxes.

- Write down the date the lender or agency canceled the debt, not just the date you received a notice.
- Identify the type of loan and the program or event that led to cancellation, such as income-driven repayment, qualifying employment, death, or total and permanent disability.
- Keep the cancellation notice and any tax form from the creditor, and note the tax year stated on it.
- Check the current IRS guidance and instructions for that particular discharge basis. Publication 4681 (2025) discusses the 2021–2025 temporary rule and other canceled-debt exclusions, including requirements that may apply to death or total and permanent disability after 2025: IRS Publication 4681.
This first check can prevent a common mistake: trying to arrange payment of a tax that may not be owed, or treating a potentially taxable 2026-or-later cancellation as automatically exempt under the expired broad temporary rule.

Understand the 1099-C and the year to report
A creditor may send Form 1099-C, Cancellation of Debt, when it cancels debt. The form is important evidence of the cancellation and the amount the creditor reports, but it does not by itself decide whether the amount is taxable. Canceled debt is generally considered for the year it was canceled if it is taxable; it is not reported merely in the year a borrower first learns that a balance may eventually be forgiven.
You remain responsible for reporting the correct taxable amount even if a Form 1099-C is missing or appears inaccurate. If the reported amount or another detail seems wrong, contact the creditor and ask it to review or correct the information. Keep the response and supporting records with your tax documents. The IRS explains this reporting responsibility in Topic 431.
Before treating the full amount on a form as taxable income, work through the exceptions and exclusions below. If the correct taxable amount is zero or less than the reported cancellation because an exclusion applies, use the applicable IRS rules and forms rather than ignoring the form. If the amount is taxable, report it for the cancellation year and then determine whether you can pay the resulting balance.

Check student-loan exceptions and canceled-debt exclusions
IRS Topic 431 identifies several categories of student-loan cancellation that may be excluded from income, subject to the applicable requirements. The categories are not interchangeable, and the name of a forgiveness program alone may not establish eligibility.
| Potential route | What to verify |
|---|---|
| Qualifying work-based cancellation | The IRS recognizes certain student-loan cancellation tied to qualifying work. Confirm that both the loan and the service or employment meet the current requirements. |
| Discharges during the temporary 2021–2025 period | Certain student-loan discharges after December 31, 2020, and before January 1, 2026, fall within the broad temporary federal exclusion. Do not extend that date window to a discharge in 2026 or later. |
| Death or total and permanent disability | These circumstances may support a student-loan-specific exception. Publication 4681 (2025) describes requirements for post-2025 discharges, including an SSN requirement; check current IRS rules and the facts of the case. |
| Certain repayment assistance | The IRS lists certain student-loan repayment assistance among exceptions. Verify the particular assistance program and its conditions rather than assuming every employer or agency payment qualifies. |
| Bankruptcy | Cancellation in a Title 11 bankruptcy case may qualify for a separate canceled-debt exclusion. Confirm that the discharge falls within the bankruptcy rules. |
| Insolvency | You may be able to exclude canceled debt up to the amount by which your liabilities exceeded the fair market value of your assets immediately before cancellation. The exclusion cannot exceed either that insolvency amount or the canceled debt. |
The categories and conditions are described in IRS Topic 431 and Publication 4681 (2025). This is a federal overview, not a determination that a specific loan or borrower qualifies.
How the insolvency calculation works
Insolvency is a snapshot taken immediately before the debt cancellation. Add your liabilities and compare the total with the fair market value of your assets at that time. If liabilities exceed asset value, the difference is the insolvency amount. For instance, the rule limits the exclusion to the lesser of that difference or the canceled debt; it does not permit an exclusion larger than the debt itself.

Use the Insolvency Worksheet in Publication 4681 to identify the relevant liabilities and assets and follow its instructions for valuation and scope. Do not substitute a general sense that you were financially strained for the worksheet calculation. Timing matters: changes in finances after the cancellation do not replace the required immediately-before comparison.

Report an exclusion correctly
An exclusion may require tax-return work even when it reduces or eliminates taxable canceled debt. The IRS generally uses Form 982, Reduction of Tax Attributes Due to Discharge of Indebtedness, to report qualifying exclusions and, when required, reduce tax attributes. What gets reduced depends on the exclusion and the taxpayer’s tax attributes. Follow the instructions for the applicable year and exclusion; an exclusion is not a reason to assume no form or further reporting is required.
If tax remains, separate the bill from the loan
Once you have determined the taxable amount and filed or corrected the relevant return, handle any resulting federal income-tax balance as an IRS debt. An IRS payment arrangement does not decide whether student-loan cancellation was taxable, and obtaining an arrangement does not change the cancellation’s tax treatment. Conversely, questions about an exclusion do not automatically pause an existing collection deadline.

Review the balance shown by the IRS, including assessed tax, penalties, and interest, and decide what amount you can pay without missing essential expenses. If you can pay some of the balance now, paying what you reasonably can may reduce the unpaid amount on which further charges accrue. The options below differ in whether they only provide time, spread payments, may settle for less, or temporarily delay collection. The IRS outlines them in Topic 202, Tax payment options.
| Option | When it may fit | What it does—and does not do |
|---|---|---|
| Short-term time to pay | You expect to pay the full balance within the available short-term period. | The IRS says eligible taxpayers may receive up to 180 days. This is time to pay in full, not a reduction of the tax; interest and applicable penalties continue until payment. |
| Monthly installment agreement | You need more time than the short-term period and can make monthly payments. | It spreads payments over time. Interest and applicable penalties generally continue while a balance remains. |
| Offer in compromise (OIC) | You cannot reasonably pay the full debt under the applicable financial and eligibility rules. | The IRS may accept less than the full amount, but acceptance is not guaranteed and eligibility depends on financial circumstances and filing compliance. |
| Currently not collectible (temporary collection delay) | Paying would prevent you from meeting basic living expenses. | The IRS may temporarily delay collection. It does not erase the balance, and interest and penalties continue; the IRS may review your finances again. |
| Partial-payment installment agreement | You can pay monthly, but the balance is not expected to be paid in full before the collection statute expires. | The IRS may allow payments that do not fully repay the debt before that date, subject to financial review and possible later reassessment. |
Choose the payment route that fits your finances
1. Ask for short-term time if full payment is realistic
If a near-term source of funds would let you pay the full balance, check whether you qualify for up to 180 days to pay. The period is a maximum, not an automatic extension for every taxpayer. Compare the expected payment date with the continuing interest and applicable penalties, and use the current IRS Topic 202 to confirm how to request the arrangement and what applies to your account.
2. Consider monthly installments if you need a longer runway
For most individuals, the IRS describes a Simple Payment Plan for taxpayers whose assessed tax, penalties, and interest total $50,000 or less and whose proposed payment will pay the liability by the collection statute expiration date. Both conditions matter; the threshold is not simply the original tax on the return. If your balance is above the stated threshold, the payment would not clear it by the required date, or your situation does not fit the simple plan, consult the current IRS options and application instructions rather than assuming the same criteria apply.

Before committing, make a realistic monthly budget and choose a payment you can sustain. An arrangement that fails because the amount is unaffordable can leave the tax unresolved. Confirm current fees, application methods, payment terms, and any requirements directly with the IRS; these details can change.
3. Assess an offer in compromise only if full payment is not workable
An OIC may allow an eligible taxpayer to settle tax debt for less than the full amount. The IRS considers income, expenses, equity in assets, and ability to pay. Required returns and estimated tax payments generally must be current, and meeting basic screening criteria does not guarantee that the IRS will accept an offer.
The IRS’s 2026 Tax Tip 2026-40 reported a $205 application fee and an initial payment, with an exception for qualifying low-income taxpayers. Because fees and payment rules can change, verify current Form 656-B instructions before submitting money or paperwork. The IRS also provides a free OIC pre-qualifier and warns about businesses that make misleading promises or charge for help that does not improve eligibility. See the IRS information on eligible taxpayers and offers in compromise. Be wary of anyone guaranteeing that the IRS will accept a particular offer.

If paying the IRS would leave you unable to meet basic living expenses, ask the IRS whether your account can be placed in currently not collectible status. The IRS may request financial information to evaluate hardship. A delay is not forgiveness: the balance remains due, charges can continue, and the IRS may periodically review your finances and resume collection if circumstances change. Use this route for a genuine inability to pay necessities, not as a substitute for choosing a payment amount you would prefer.
5. Check partial-payment terms if full repayment is unlikely
A partial-payment installment agreement can be relevant when the balance is not expected to be fully paid before the collection statute expires. The IRS may ask for a financial statement and supporting records and can later review the agreement if your finances improve. See the current Instructions for Form 9465 for the applicable process and requirements. This is distinct from an ordinary installment arrangement that is designed to repay the full liability within the permitted collection period.
Practical next steps
- Confirm the cancellation facts. Match the discharge date, debt amount, loan type, and reason for forgiveness to the creditor’s notice and any Form 1099-C.
- Determine taxability before setting a payment target. Check the relevant student-loan exception, bankruptcy rules, and insolvency calculation against current IRS guidance for the cancellation year.
- Complete required reporting. Report any taxable cancellation in the year it was canceled. If an exclusion applies, follow Form 982 instructions and any required tax-attribute reductions.
- Establish the actual IRS balance. Review the assessed tax, penalties, and interest and distinguish it from the amount shown on a cancellation notice.
- Choose a realistic resolution route. Match expected ability and timing to short-term payment, monthly installments, an OIC, hardship delay, or a partial-payment agreement.
- Keep a record of actions and deadlines. Save forms, IRS notices, creditor correspondence, payment confirmations, and financial worksheets. If you disagree with a return or assessment, address that issue through the appropriate IRS process instead of assuming a payment plan resolves it.
Federal rules do not settle state tax treatment
The rules described here concern U.S. federal income tax and IRS collection. State income-tax treatment was not established by these federal sources and may differ, so check with your state tax authority or a qualified tax professional for the state where you file. If the discharge, exclusion, or debt balance is substantial or the insolvency calculation is complicated, individualized advice from a qualified tax professional can help apply the rules to your documents and finances.
