What Portfolio Diversification Means When AI Stocks Dominate Market Returns

Diversification depends on shared exposures and return drivers, not just how many stocks or funds you own. See why AI-linked mega-caps can shape a broad index and what alternatives change.

Owning hundreds of stocks does not necessarily mean your portfolio has hundreds of independent sources of risk. A broad, market-cap-weighted U.S. index can hold many companies yet devote a large share of its value—and its returns—to a small group of mega-cap stocks with overlapping exposure to artificial intelligence (AI). Diversification is about spreading exposure across different companies, sectors, asset classes, geographies and return drivers, not simply counting holdings.

That concentration is a reason to understand what you own, not proof that AI stocks are in a bubble or that they are about to fall. Investors can broaden exposures in several ways, but each creates trade-offs and may lag if today’s leaders keep outperforming. Diversification can help manage risk; it cannot guarantee a profit or prevent a loss.

What diversification means—and what it does not

Diversification means distributing a portfolio across investments whose risks and returns do not all depend on the same factors. The SEC describes diversification at two levels: across asset categories and within them. A mix of stocks, bonds and cash is one level; holding a range of investments within each category is another. The appropriate allocation depends on an investor’s timeframe and risk tolerance, rather than a universal formula. See the SEC’s Beginners’ Guide to Asset Allocation, Diversification, and Rebalancing and its overview of asset allocation and diversification.

The distinction that matters in a market led by a few large companies is security count versus exposure. A fund may own hundreds of stocks, but if a large portion of its value rests in a few names—or if many holdings respond to the same economic theme—it can be less diversified than the count suggests. Fidelity quotes Bradford Pineault, head of its capital markets strategy team: “An index can hold hundreds of securities, but if their performance is driven by just a few companies, sectors, or themes, investors may be less diversified than they’d intended.”

A fund’s name or number of holdings does not settle the question. The SEC cautions that a narrowly focused fund, such as one concentrated in a single sector, may not diversify a portfolio. It recommends examining a fund’s top holdings and looking across funds for overlap. Two funds with different labels can still own many of the same large companies. A portfolio can therefore be broad by security count yet concentrated by market weight, sector or shared theme; those are different dimensions, not a contradiction.

Why a broad index can still be concentrated

In a market-cap-weighted index, companies with greater market value receive greater weight. When the largest members rise faster than the rest, their share of the index grows. The index still contains its full set of constituents, but an investor’s exposure becomes more dependent on its biggest companies.

Fidelity reports that the ten largest U.S. stocks represented nearly 40% of the S&P 500 as of June 30, 2026. For comparison, Fidelity says the top ten represented 23% in 2020 and 17% in 1996. Those figures describe the weight of the top ten at the dates Fidelity specifies; they are not a fixed feature of the index.

Other publishers measure different groups and periods, so their figures should not be combined into one supposedly definitive concentration estimate. BlackRock reported that the top 20 S&P 500 companies accounted for 49% of the index and 64% of its five-year return in its 2026 publication, using the return window and chart details in its analysis of mega-cap exposure and S&P 500 concentration. That is a top-20 measure, not the same statistic as Fidelity’s top-ten weight.

Invesco Strategy & Insights reported that, as of the end of October 2025, a group it defined as AI-linked stocks contributed more than half of S&P 500 returns and almost one third of global equity returns in 2025. Its group comprised NVDA, MSFT, AMZN, META, AVGO, GOOGL, ORCL and AMD, with data through October 28, 2025. This is a return-attribution measure for Invesco’s defined group and period, not an index-weight figure or a universal definition of AI stocks. Invesco’s 2026 Investment Outlook also records the investor question, “Are we in a bubble?” as a description of concerns about AI spending and valuations, not as a conclusion that a bubble exists.

How AI can create shared exposure across different stocks

Companies do not need to belong to the same industry to respond to the same investment theme. S&P Global Market Intelligence notes that several mega-cap companies share potential drivers such as AI-related capital expenditure and data-center demand. That common exposure can make a collection of separate tickers behave less like independent bets than their number implies. Broader macroeconomic conditions can also affect them together.

“AI stock” is not a single, standardized index category. Publishers may define an AI-linked group differently, and a company’s exposure can change over time. Treat a named group as the publisher’s definition, not as a settled classification of every company with an AI connection. The shared-driver analysis is discussed in S&P Global’s August 2026 article, Looking Ahead, Not Back: Using Implied Correlations to Stress Test and Diversify AI Concentration Risk.

Correlation can help describe how investments have moved together, but historical correlations depend on choices such as the return frequency, estimation window and weighting method. They can change, and past relationships do not guarantee future behavior. S&P Global discusses options-implied correlations as a possible forward-looking signal, while noting that such measures are not available or reliable for every less-liquid asset. Correlation measures are one input for understanding common exposure, not a promise about how a portfolio will behave in a future sell-off.

How to check whether your portfolio shares the same risks

A practical review starts with what your investments own and what drives them—not the number of funds in the account. The purpose is to identify concentration and overlap, not to predict which stocks will win or to produce a universal “correct” allocation.

  1. List your funds and their roles. For each fund, note whether it holds U.S. or international equities, a particular company-size range or investment style, bonds, or another asset category. A fund’s stated category is a starting point, not proof that its exposures are distinct.
  2. Inspect top holdings. Use each fund’s published holdings information to identify its largest positions. The SEC specifically suggests checking top holdings across funds to see whether they provide the diversification you intended.
  3. Look for repeated names and oversized positions. A company held in several funds contributes exposure through each of them. To understand the combined position, consider both how much of your portfolio is in each fund and what share of that fund is in the company; do not treat every fund as a separate, unrelated holding.
  4. Ask what could affect the holdings together. A group of companies may share exposure to AI investment, data-center demand, a sector or broader economic conditions. Several funds can therefore add less diversification than their names imply if they hold businesses with similar drivers.
  5. Check asset allocation against your circumstances. The SEC says the mix among assets such as stocks, bonds and cash should reflect timeframe and risk tolerance. If a portfolio is heavily weighted to one asset category, adding another category changes the exposure mix, though no mix eliminates investment risk.
  6. Decide whether any change is intentional. If you choose to adjust an allocation, do so with awareness of the benchmark and risks you are moving away from as well as those you are reducing. Rebalancing means restoring a desired allocation; it is not a reliable way to forecast market turning points.

Ways to broaden exposure—and the trade-offs

There is no universally superior alternative to a market-cap-weighted index. The choices below alter the portfolio’s exposures; none is a guarantee of higher returns or a shield from losses. Schwab’s 2026 analysis of equity diversification in an era of concentration discusses several of these approaches. Its index-weight discussion uses figures dated July 31, 2026.

Approach What exposure changes Trade-off to understand
Remain with market-cap weighting Weights companies according to their market value, maintaining broad market exposure and participation in large leaders. The largest companies can account for a substantial share of the portfolio, making results more dependent on them.
Equal-weight index Schwab says its S&P 500 Equal Weight Index assigns 0.20% to each of the 500 constituents and rebalances quarterly. It reduces the weight of the largest companies relative to cap weighting, but gives more weight to smaller S&P 500 members. Equal company weights do not mean equal sector weights: sectors with more constituents can have greater combined weight. The source does not establish superior future returns.
Fundamental weighting Weights securities using measures such as revenue growth, profitability, cash flow or yield instead of market value alone. It produces different exposures from a cap-weighted index and can underperform a cap-weighted benchmark.
Small- or mid-cap stocks Adds exposure to companies smaller than the mega- and large-cap leaders that dominate a cap-weighted index. Company size brings different risks and return patterns; adding smaller companies does not ensure independent performance.
Value or dividend-oriented exposure Shifts some equity exposure toward stocks selected for value characteristics or dividend-related measures. Style and factor exposures can behave differently from growth-heavy market leadership and can lag it.
International equities Broadens geographic exposure beyond U.S. stocks. Different geography does not guarantee independent returns. Holdings and underlying exposures still need review.
Bonds, cash or other asset categories Changes the overall asset allocation rather than only the mix of stocks. The appropriate mix depends on timeframe and risk tolerance; these assets do not remove all risk or ensure a desired outcome.

Equal weighting illustrates why “less concentrated” does not automatically mean “better diversified in every respect.” Schwab’s 0.20% figure is the stated weight for each constituent in its S&P 500 equal-weight example, and its quarterly rebalancing changes weights over time. The portfolio remains an equity index of those constituents; it is not a balanced allocation across sectors or asset classes.

What diversification can—and cannot—do

Reducing dependence on a small set of companies can change how a portfolio responds if those companies weaken. It does not establish that they will weaken, nor does it show that a less concentrated portfolio will outperform. Schwab notes that reducing exposure to technology and AI-linked leaders may cause a portfolio to underperform the broader market if those stocks continue to outperform. Invesco likewise says its rebalancing stance could be wrong if the AI narrative dominates in 2026.

That is the central choice: retaining market-cap exposure keeps participation in the largest market leaders but leaves more weight with them; reducing that dependence changes the portfolio and can mean missing some of their gains. The direction and timing of future returns are uncertain. Diversification is a way to manage exposure, not a method for reliably identifying tomorrow’s winners.

Vanguard states the limit plainly: “Diversification does not ensure a profit or protect against a loss.” Its 2026 discussion of how to invest the next dollar frames diversification as risk management, not a guarantee. A decision about allocation should be grounded in goals, timeframe and risk tolerance, rather than an assumption that a prominent market theme must reverse.

Frequently Asked Questions

Does owning hundreds of stocks mean my portfolio is diversified?

Not necessarily. A high holding count can coexist with concentrated weights or shared return drivers. Review the largest holdings across your funds and consider whether those businesses depend on similar companies, sectors or themes.

How diversified is an S&P 500 fund if a few AI stocks drive returns?

It may be diversified across many companies but still concentrated by market weight or theme. Fidelity reported that the ten largest U.S. stocks represented nearly 40% of the S&P 500 as of June 30, 2026. That figure describes weight, while return-attribution figures from other publishers measure different groups and periods.

Does AI-related concentration mean the market is in a bubble?

No. Concentration describes how much an index depends on a smaller group of companies; it does not by itself predict a decline or prove a bubble. Invesco’s 2026 outlook presents “Are we in a bubble?” as an investor concern about AI spending and valuations, not as a certainty.

Will equal-weighting or adding international stocks guarantee better diversification or returns?

No. Equal weighting changes company weights and rebalances periodically, while international equities broaden geographic exposure, but neither guarantees independent returns or outperformance. Each approach changes the risks and benchmarks in a portfolio.

The Bottom Line

Judge diversification by what drives your portfolio, not by the number of stocks or funds it holds. Check for overlapping top holdings and shared themes, then weigh any broader exposure against its trade-offs. No approach can guarantee returns or prevent losses.
