What Is a Mortgage Rate Buydown, and When Does It Make Sense?

A mortgage rate buydown can lower early payments or reduce the rate for the loan term. Compare the funding, full payment, and break-even before deciding.

A mortgage rate buydown uses money paid at or before closing to reduce mortgage payments—either temporarily for an introductory period or for the life of the loan. The key distinction is that a temporary buydown lowers early payments without changing the loan’s note rate; discount points can lower the note rate in exchange for a higher upfront cost. Whether either option makes sense depends on who pays, the written loan terms, how long you expect to keep the mortgage, and whether you can afford the full payment.

What is a mortgage rate buydown?

A buydown is a payment or rate arrangement funded with money from the borrower, seller, builder, lender, or another permitted source. The funds are used to make the mortgage cost less at the beginning of the loan or to purchase a lower interest rate. “Buydown” is therefore an umbrella term: it can describe a temporary payment subsidy or a permanent rate reduction, and those work differently.

For a temporary buydown, the loan still has a note rate—the rate stated in the mortgage documents. A subsidy account covers part of the scheduled principal-and-interest payment during an initial period, so the borrower pays less at first. As the subsidy steps down and then ends, the borrower’s payment rises to the amount calculated at the full note rate. The subsidy does not permanently lower that rate. Fannie Mae describes this structure and its requirements in its temporary interest rate buydown guidance.

A permanent buydown usually means paying discount points: upfront charges in exchange for a lower note rate. A lender’s quote determines the actual rate reduction; there is no universal rule that one point buys a fixed reduction. The Consumer Financial Protection Bureau (CFPB) explains how points and lender credits work and notes that points connected to the initial rate generally correspond to a lower rate. See its guidance on lender credits and discount points.

How does a temporary buydown work?

Before the reduced payments begin, the buydown funds are deposited into an account. That account supplies the difference between the borrower’s scheduled payment and the lower amount due during each subsidy period. The precise payment schedule, source of funds, and handling of any remaining account balance should be established in the transaction documents. Do not assume unused funds will be refunded to you if the loan is paid off early; check the agreement.

Example: a 2-1 buydown

In a common 2-1 buydown, the payment in year one is calculated using a rate two percentage points below the note rate. In year two, it is calculated using a rate one percentage point below the note rate. From year three onward, the payment is calculated at the full note rate. These are percentage-point differences, not percentage discounts off the rate. For example, if a hypothetical loan’s note rate were 6%, the payment-calculation rates would be 4% in the first year, 5% in the second, and 6% thereafter. That example illustrates the schedule only; an actual payment depends on the loan balance, term, and lender’s calculation.

Freddie Mac reported in 2023 that nearly two out of three recent temporary buydowns in its analysis used a 2-1 structure. That finding describes the activity analyzed at that time, not current market-wide prevalence. The same Freddie Mac report found that temporary buydown loans represented 7.6% of its funded purchase, 30-year fixed-rate, conforming, owner-occupied loans in December 2022, then 2.8% of that same described loan population in June 2023. Those are historical figures, not a forecast or a measure of today’s entire mortgage market. Details appear in Freddie Mac’s 2023 analysis.

Example: a 3-2-1 buydown

A 3-2-1 buydown follows the same idea over three initial years: the payment is calculated at a rate three percentage points below the note rate in year one, two points below in year two, and one point below in year three. After the subsidy ends, the payment reaches the amount calculated at the note rate. Fannie Mae’s temporary buydown overview describes the subsidy-account structure and this example. A longer introductory schedule means more than the label matters: ask for the actual payment and funding figures for every period.

How does a permanent buydown with points work?

With discount points, you pay more upfront at closing to obtain a lower interest rate. If the points genuinely reduce the rate, the lower rate reduces the principal-and-interest payment over the mortgage’s remaining term. The lender’s written quote should identify the no-points rate, the number and dollar cost of points, the rate after points, and the resulting payment. “Points” can also be used loosely for fees that do not reduce the rate, so ask the lender to spell out the rate effect rather than relying on the label.

Points and lender credits are reflected in the Loan Estimate and Closing Disclosure. Compare the documents and ask the lender to explain any difference between the advertised or quoted rate and the rate available with the stated charges. A lower monthly payment alone does not tell you whether the upfront cost is worthwhile; the answer depends on how long the loan remains in place and what happens to the balance if you sell or refinance.

Is it better to buy down my rate or take a seller credit?

There is no universal winner. A seller-funded temporary buydown can ease early payments, while a seller credit may reduce eligible closing costs. Permanent points can reduce the payment for as long as the loan remains, but require cash upfront. A seller credit or negotiated price change may also affect the transaction differently from a payment subsidy. The right comparison is between written alternatives for the same property and loan assumptions—not between a headline payment and an unrelated estimate.

When a seller, builder, or other interested party funds a buydown, the cost may count toward interested-party contribution limits. Those limits and eligible uses depend on the transaction and loan program. Fannie Mae sets out its treatment of interested-party-funded subsidies in its Interested Party Contributions guidance. Ask the lender to confirm how the specific contribution will be treated and documented before you rely on it.

A lender credit is another alternative: it can reduce upfront closing costs in exchange for a higher rate, although not every lender credit is rate-related. Ask for a quote with and without the credit, then compare the credit amount and any additional payment cost over the time you expect to hold the mortgage. The CFPB’s consumer explanation describes the relationship between lender credits, points, and rates.

Do I qualify at the lower buydown payment?

Do not assume that a lower temporary payment is the amount used to qualify for the mortgage. Under Fannie Mae’s rule for eligible loans with a temporary buydown, the borrower is qualified using the note rate rather than the temporarily reduced payment. The temporary subsidy changes the early payment burden; it does not make the later full payment disappear. Fannie Mae’s guide also describes eligibility and other conditions for loans it covers.

Fannie Mae permits temporary buydowns on specified eligible fixed-rate mortgages and certain adjustable-rate mortgages (ARMs), subject to program conditions, including limits on the reduction and how quickly the borrower’s portion can rise. These rules are not a guarantee that every loan program or lender offers the same arrangement. Ask the lender to confirm the current requirements for your loan type, how qualification is calculated, and what payment you must be prepared to make after the subsidy ends.

When does a buydown make sense?

A temporary buydown may fit when

  • You can afford the full note-rate payment from the start, but value some payment relief during the opening years.
  • A seller or builder is funding the subsidy from a concession that is available to you, and the lender confirms the contribution fits the applicable limits.
  • You have a specific, near-term cash-flow reason for preferring lower early payments and understand exactly when and by how much the payment will rise.
  • You are not relying on a future refinance, raise, or sale to make the full payment affordable.

It is less attractive if you would pay a large subsidy yourself but might sell or refinance before receiving much of the benefit. A temporary discount is not a substitute for a sustainable housing budget: compare the eventual full payment with your income and other obligations before considering the first-year amount.

Permanent points may fit when

  • The lender clearly states the upfront point cost and the resulting rate and payment.
  • You expect to keep the mortgage long enough for the accumulated payment savings to exceed the upfront cost.
  • You can pay the points without weakening emergency savings or leaving too little cash for other closing and moving expenses.

A simple first-pass calculation is:

Upfront point cost ÷ monthly payment savings = simple break-even months.

This is a screening estimate, not a complete cost comparison. It does not account for the remaining principal balance at a future sale or refinance, the time value of money, possible tax effects, or the alternative use of the cash. A precise break-even point cannot be determined without the actual loan quote and assumptions about how long you will keep the loan.

It may be better to keep the cash or choose another offer when

  • You cannot comfortably make the full note-rate payment after a temporary subsidy ends.
  • The point-cost break-even period is longer than the time you expect to keep the mortgage.
  • The quoted rate reduction, payment savings, or fees are unclear, making the alternatives impossible to compare.
  • A seller-funded subsidy uses a limited concession that could be more useful as closing-cost assistance or another permitted credit.
  • You are treating an assumed refinance as necessary to afford the later payment.

How to compare mortgage offers

Request written alternatives based on the same loan amount, term, down payment, lock period, and loan program. If those inputs differ, the payment and cost comparison may be misleading. Put the payment schedule and upfront cash side by side, then evaluate them against the period you realistically expect to keep the mortgage.

Offer What to compare in writing
No points or buydown Note rate, principal-and-interest payment, upfront costs, and cash to close.
Permanent points Point cost, exact note-rate reduction, payment savings, simple break-even, fuller break-even analysis, and remaining balance over your expected holding period.
Temporary buydown Total subsidy cost, payment for each year, full note-rate payment, who funds it, how unused funds are treated, and how the contribution counts toward concession limits.
Lender credit Credit amount, any related higher rate, resulting payment cost over your expected loan duration, and whether the credit is tied to the rate.
Seller credit or price change Permitted uses, program limits, effect on cash to close, and how each alternative changes the negotiated transaction.

For a fair payment comparison, use principal and interest consistently. Taxes, homeowners insurance, mortgage insurance, and homeowners association dues may affect total monthly housing costs, but a rate buydown does not necessarily reduce them. Ask for the complete estimated housing payment as well as the principal-and-interest figures.

Questions to ask before agreeing

  • What is the note rate, and what is the payment at that rate?
  • For points, how much will I pay, what exact rate will I receive, and what would the quote be without points?
  • For a temporary buydown, what is the payment in each period, when does each increase occur, and what is the subsidy’s total cost?
  • Who contributes the funds, and how will the lender document and count that contribution under the applicable limits?
  • If the loan is paid off before the subsidy is fully used, what does the agreement say happens to the remaining funds?
  • What is the lender-credit alternative, if any, and is that credit connected to a higher rate?
  • Will underwriting use the full note rate, and can I afford the payment after the subsidy ends?

Use the Loan Estimate and Closing Disclosure to verify the quoted points, credits, and costs. If a term is unclear, ask the lender to explain it in writing before closing; do not infer the rate reduction or fund treatment from a product name.
