Re:

What Are the Risks of Investing in Private-Company Shares?

Private-company shares may offer growth potential, but investors can lose everything, face indefinite holding periods, receive limited information, and encounter transfer restrictions or misleading claims. Here is how to evaluate those risks in a US offering.

Investing in private-company shares can result in losing most or all of your money, and you may be unable to sell when you want. Private offerings often provide less information than registered public offerings, can be difficult to value, and may impose legal and contractual limits on resale. An offering’s exemption from securities registration is not SEC approval, a safety rating, or a promise of returns.

The exact risk depends on the security, offering exemption, company, contracts, jurisdiction, and your status as an investor. In the United States, the most useful way to evaluate a private-share investment is to test five things separately: how much you could lose, whether you can ever sell, what information supports the price, what rights the security actually gives you, and whether the people promoting it are credible and transparent.

Why a private-company share can become a total loss

Private-company shares are usually issued by businesses that do not have the financial resources, operating history, customer base, or access to capital of established public companies. A young company can fail, run out of cash, lose a critical customer, face a lawsuit, or be unable to commercialize its product. Even a company that continues operating may issue additional securities that dilute earlier holders or restructure its obligations in a way that leaves ordinary shareholders with little value.

SEC investor guidance on private placements tells investors to consider whether they can afford to lose most or all of the investment. There is no general protection because a company is privately held, and an exemption from registration does not assure the company’s performance. Treat the invested amount as capital that could be unavailable permanently, not as money with a predictable maturity date.

Questions that test loss capacity

  • What specific event would cause the company to fail or make the shares worthless?
  • How much cash does the company have, how quickly is it spending that cash, and what financing would it need next?
  • Which competitors could make the product, service, or business model uneconomic?
  • How experienced is management with this type of business, and what evidence supports its forecasts?
  • If the entire investment disappeared, could you still meet your emergency, housing, debt, and retirement obligations?

Liquidity may be poor or nonexistent

Many private-placement securities are restricted securities. Unlike a listed public share, they generally do not trade on an exchange with continuous quoted prices and a ready pool of buyers. You may need to hold the investment indefinitely, even if you need cash or the company’s prospects deteriorate.

A resale can require a registration statement or an available exemption from registration. The issuer may also require advance consent, a right of first refusal, a legal opinion, or compliance with detailed transfer procedures. Satisfying a legal condition only makes a sale potentially permissible; it does not create a buyer or establish a market price.

Why the commonly cited holding periods are not a sale date

For restricted securities, a commonly used resale rule generally requires at least one year of holding when the issuer does not file periodic SEC reports and six months when it does, subject to the rule’s conditions and the facts of the transaction. Those periods are not a guarantee that you can sell at the end of them. Affiliate status, the manner of sale, volume limits, current issuer reporting, state securities laws, and the security’s contracts can all matter.

The SEC’s private-secondary-market guidance explains that a Rule 144 resale can depend on issuer reporting status, whether the seller is an affiliate, the holding period, sale method, and sale volume. You may need a lawyer or an issuer-required legal opinion. A transfer restriction in a shareholders’ agreement can remain relevant even when a federal resale exemption appears available.

Liquidity checks before you invest

  • Identify every transfer restriction in the subscription agreement, shareholders’ agreement, charter, bylaws, and any side letter.
  • Ask who must approve a transfer, how long approval takes, and whether the issuer or existing holders have a right to buy first.
  • Determine which federal and state-law path could permit resale and what documents or legal opinions it requires.
  • Ask whether the company has ever facilitated a secondary sale and at what price; do not treat an informal indication of interest as a market.
  • Plan on holding indefinitely. If that would create a financial problem, the investment is not liquid enough for your circumstances.

Less disclosure makes valuation harder

Registered public offerings come with prescribed disclosures and continuing reporting obligations. A private placement does not carry all of those obligations. Depending on the exemption and the issuer, you may receive limited financial statements, operating data, customer information, or details about material risks.

An offering memorandum is not required in every private offering. When one exists, it may not have been reviewed by a regulator and may not present risks in a balanced way. Missing information is itself a diligence issue: you cannot confidently decide that a price is fair when important facts are unavailable.

What supports the asking price?

Ask how the price was set and what objective information supports it. Useful evidence can include recent financing terms, revenue and expense records, cash needs, comparable transactions, ownership dilution, and a clear explanation of how proceeds will be used. A high valuation based mainly on projections, a single untested technology, or optimistic market-size assumptions deserves more scrutiny than a price supported by verifiable operating results.

Do not confuse a company’s valuation in a financing round with the value of your particular security. Preferred and common shares, options, convertible instruments, and other securities can have different economic and voting rights. The documents—not the label used in a presentation—determine those rights.

Financial-statement checks

  • Were financial statements supplied, and are they independently audited or merely prepared by management?
  • Do the statements identify cash, debt, related-party transactions, material liabilities, and prior financing?
  • Are management’s growth, margin, and cash-flow assumptions reasonable compared with the company’s history?
  • What information is unavailable, and how would that missing information change your valuation?

The security’s legal terms determine your rights

“Private-company shares” is not one standardized product. The precise security can determine voting power, dividends, liquidation priority, conversion rights, information rights, dilution protection, and transferability. A share certificate or pitch deck rarely tells the whole story.

Read the offering memorandum if there is one, the subscription agreement, the company’s governing documents, and every transfer or investor-rights agreement. Confirm what you are buying, the purchase price, capitalization, ownership percentage, future issuance rights, and circumstances in which your interest could be diluted or subordinated. Ask for a complete, current capitalization table and reconcile it to the documents you sign.

Terms to locate in the documents

  • Class and type of security, including voting and economic rights.
  • Liquidation preferences and the order in which different holders are paid.
  • Conversion, redemption, dividend, or participation provisions.
  • Preemptive, anti-dilution, information, inspection, or consent rights.
  • Restrictions on transfer, company or investor rights of first refusal, and buyback provisions.
  • Use of proceeds, future financing plans, and any promises or conditions that are not written into the contract.

Fraud and misleading claims remain possible

An exempt offering is still subject to federal anti-fraud rules. Exemption from registration does not permit false or misleading statements, omissions of material facts, or fabricated performance claims. SEC investor guidance warns that recovering money from a fraudulent offering can be difficult or impossible, particularly when funds have been moved, spent, or transferred to people outside the investor’s reach.

Be cautious when a promoter creates urgency, promises a guaranteed return, claims that the SEC approved the deal, refuses to provide documents, or discourages independent advice. A Form D filed for a Regulation D offering is a notice containing basic information about the issuer, management, promoters, and offering. The SEC says it is due no later than 15 calendar days after the first sale. It is not an approval, endorsement, or registration of the offering.

Verify the people and the claims

  • Check management’s employment, education, litigation, and regulatory history through independent sources rather than relying on a biography supplied by the seller.
  • Confirm major customer, technology, patent, licensing, revenue, and partnership claims directly where practical.
  • Compare the stated use of proceeds with the company’s budget and prior financing history.
  • Ask who is paid to recommend or sell the investment, how much they receive, and what relationships or conflicts they have.
  • Check the recommending investment professional’s background and disciplinary history.

US exemption rules change the risk profile

Private-company shares can be sold under different federal and state exemptions. The following Regulation D summaries describe common federal rules, not a determination that any particular offering complies with them.

Exemption Key federal feature What an investor should not assume
Rule 506(b) Generally prohibits general solicitation and permits no more than 35 non-accredited purchasers in a 90-day period, subject to sophistication requirements. Eligibility does not mean the company is sound, the price is fair, or resale will be easy.
Rule 506(c) Allows general solicitation only when every purchaser is accredited and the issuer takes reasonable steps to verify that status. Public advertising is not SEC endorsement, and accredited status does not remove business or liquidity risk.
Rule 504 Provides an exemption for certain offerings of up to $10 million over 12 months. The dollar ceiling does not establish quality, disclosure level, or a liquid resale market.

State securities laws and notice or filing requirements can also apply. Investor eligibility, solicitation, disclosure, and transfer rights depend on the exemption and transaction details. Do not infer the rules for one offering from another offering that uses the same exemption label.

A practical diligence process before signing

  1. Identify the exact investment. Obtain the legal name of the issuer, the security type and class, price, number of securities, ownership percentage, and all documents incorporated by reference.
  2. Map the downside. Write down the events that could produce a total loss, the company’s cash requirements, debt, competitors, and dependence on any key person, technology, customer, product, or resource.
  3. Test the information. Review financial statements, audit status, operating metrics, capitalization, prior offerings, management history, material contracts, and the assumptions behind forecasts.
  4. Analyze the rights. Locate voting, economic, liquidation, conversion, dilution, information, and transfer provisions. Ask an experienced securities lawyer about language you cannot interpret.
  5. Plan the exit realistically. Determine whether resale requires registration, an exemption, issuer consent, a legal opinion, or compliance with a right of first refusal. Assume no buyer will appear.
  6. Verify the offering process. For a Regulation D offering, search the issuer’s Form D through EDGAR and compare its information with the documents and the seller’s statements. Remember that the filing is a notice, not approval.
  7. Check incentives and conflicts. Get written disclosure of commissions, referral fees, ownership interests, and other compensation. Independently verify important claims.
  8. Make a capacity decision. Invest only an amount you can lose entirely without undermining essential goals, and keep enough diversified, accessible assets for emergencies and near-term needs.

Warning signs that justify stopping

  • Pressure to send money before you can review the contracts or financial information.
  • Promises of guaranteed profits, a near-term public listing, or a guaranteed buyback.
  • Claims that an SEC filing proves approval or that registration exemption means the investment is government-vetted.
  • Refusal to identify the security class, capitalization, use of proceeds, or transfer restrictions.
  • Forecasts with no assumptions, independently verifiable evidence, or explanation of downside cases.
  • Inconsistent company names, unexplained changes in bank instructions, or requests to send funds to a person unrelated to the issuer.
  • Compensation or conflicts that the promoter will not explain in writing.

How to compare two private-share offers

There is no universal ranking of private investments. Compare each offer across the same decision axes, and treat an unknown answer as a risk rather than silently assuming a favorable one.

Axis Evidence to compare Decision question
Loss capacity Cash runway, debt, business risks, management, competition, and financing needs. Could the company fail, and could I withstand losing 100%?
Liquidity Restriction language, resale exemption, holding conditions, consent rights, and evidence of buyers. Can I hold indefinitely without needing this money?
Information Financial statements, audit status, operating data, capitalization, and missing disclosures. Can I independently test the valuation?
Rights Class terms, liquidation priority, voting, dilution, conversion, and information rights. What exactly happens if the company raises more money or is sold?
Process and conflicts Form D details, seller background, compensation, claims, and relationships. Are the statements verifiable and the incentives transparent?

What the SEC guidance means for your decision

SEC Office of Investor Education and Assistance guidance puts the decision plainly: “it is your money, your risk and your decision whether to invest.” The practical implication is not to reject every private-company investment automatically. It is to require enough reliable information to understand the possible loss, the legal terms, and the absence of a dependable exit before committing money.

The Investor.gov private-placement bulletin dated August 17, 2022 and marked updated September 21, 2026, together with SEC exempt-offering guidance last reviewed January 26, 2026 and private-secondary-market guidance last reviewed or updated April 24, 2026, emphasizes that exemption conditions, resale rules, and state requirements are transaction-specific. For a significant investment, qualified legal and tax advice can help interpret the documents and your circumstances; neither adviser can turn an illiquid, speculative security into a guaranteed investment.
