Should You Prepay Your Home Loan or Invest When Interest Rates Rise?

Whether to prepay a home loan or invest depends on the mortgage’s rate type, the loan’s terms, tax treatment, investment risk and your need for accessible cash.

It depends first on whether your mortgage rate can reset. Rising market rates do not change the rate or scheduled principal-and-interest payment on a typical fixed-rate mortgage; an adjustable-rate mortgage (ARM) may reset and raise your payment. Compare the interest a prepayment would avoid with an investment’s uncertain after-tax outcome, while accounting for cash needs, taxes and your loan terms. This guidance is U.S.-focused.

How does a rate increase affect your mortgage?

Check whether your loan is fixed-rate or adjustable-rate before deciding what to do with extra cash. The Consumer Financial Protection Bureau (CFPB) explains the differences between mortgage types.

Fixed-rate mortgage

For a typical fixed-rate loan, the contractual interest rate and scheduled principal-and-interest payment generally remain level even when new mortgage rates rise. Prepaying reduces the balance on which future interest is calculated, so the interest avoided can be estimated from the loan’s terms and amortization schedule. The CFPB’s explanation of paying down a mortgage describes how extra principal payments affect the balance over time.

Adjustable-rate mortgage

An ARM can change rate after its initial fixed period, subject to the loan’s reset schedule and limits. Rising rates matter if they affect a reset under your contract. Find the next reset date, index, margin and rate caps in your loan documents or disclosures, then ask your servicer how a reset could affect the required payment. Paying extra principal lowers the balance, but does not necessarily lower the scheduled payment; that may require a recast or other modification.

What should you compare?

Compare the same amount of money over the same time horizon. Prepayment reduces debt and can avoid future interest under the loan’s terms; investing may earn more, but its return is uncertain and can be negative. The result depends on your loan, taxes, investment mix, fees and how long you can leave the money invested. There is no universal break-even return established for this choice.

Choice What it offers What to weigh
Prepay principal Reduces the mortgage balance and future interest calculated on it. Estimate savings over your chosen period from the amortization schedule; account for any penalty or PMI change. Home equity is less accessible than cash or marketable investments.
Invest Keeps the money invested, with the possibility of growth. Use a range of after-fee, after-tax outcomes rather than assuming a guaranteed return. Market investments can lose value, especially over shorter horizons.
Keep cash Preserves money for emergencies and planned expenses. Consider whether the flexibility is worth more to your household than debt reduction or potential investment growth.
Split the amount Combines some principal reduction with continued investing or cash savings. Can reduce the stakes of choosing one path, provided you retain adequate reserves and your loan permits the extra payment without an uneconomic penalty.

How to make a practical estimate

  1. Collect the loan details. Note the current principal balance, interest rate and rate type, remaining term, and—if it is an ARM—reset dates and caps. Check whether extra principal shortens the term, changes the payment, or requires a recast to change the payment.
  2. Ask for a payoff quote and check the contract. A payoff amount is not necessarily the same as the balance shown on a statement: it can include interest through the planned payoff date and unpaid fees. The CFPB explains payoff amounts. Review the note and any addenda for prepayment penalties, and verify the terms with your servicer; the CFPB’s guidance on early-payoff penalties notes that terms vary.
  3. Estimate the prepayment effect. Use the servicer’s amortization schedule or a reliable loan calculator to estimate interest avoided for your chosen amount and time period. Include any possible PMI change and applicable penalty. Do not treat the mortgage’s note rate as an exact investment return: taxes, payment application and loan mechanics can affect the comparison.
  4. Set investment assumptions. Identify the account type, likely investment mix, fees, tax treatment and time horizon. Compare a range of plausible outcomes after relevant costs and taxes, and account for the possibility of loss. A bond fund is not a guaranteed substitute for mortgage savings: bond fund values can fall when interest rates rise, and funds with longer maturities are generally more sensitive to rate changes.   5. Protect cash for near-term needs. Set aside money for emergencies and planned expenses before committing it to home equity or a volatile investment. A large prepayment can be difficult to reverse if you later need cash.

How does the mortgage-interest tax deduction affect the decision?

For U.S. taxpayers, mortgage interest is generally claimed on Schedule A by taxpayers who itemize, and eligibility depends on qualified debt, use of proceeds and other rules. If you do not itemize or do not qualify for the deduction, do not count on a tax benefit when comparing borrowing costs. If you do qualify, the deduction can reduce the effective cost of interest, but it does not make the interest free.

For tax year 2025, IRS Publication 936 gives a general qualified acquisition debt limit of $750,000, or $375,000 for married filing separately, for qualifying debt secured after December 15, 2017; higher limits may apply to qualifying older debt. These are not universal deduction amounts. The applicable rules depend on the debt date, balance, use, filing situation and eligibility. Check current IRS guidance or consult a tax professional for your circumstances.

The SEC’s Investor.gov says paying off high-interest debt without tax advantages can compare favorably with investing and uses “about 8% or above” as a general reference for that kind of debt. When might each option fit better?

Prepayment may fit when certainty matters

It may suit a household that values reducing debt, has adequate accessible savings, and prefers a more predictable benefit over market uncertainty. The estimate is strongest when it uses the actual loan schedule and accounts for the borrower’s tax situation and any penalty.

Investing may fit when flexibility and time matter

Investing may suit someone with a long time horizon, a plan for market volatility and a reason to keep money outside home equity. Compare investments appropriate to that horizon rather than relying on a headline historical return. Rising rates can also affect investment values differently: for example, longer-maturity bond funds are generally more rate-sensitive.

Keeping cash or splitting the choice may fit when priorities are mixed

If using the money for a large principal payment would leave too little cash for foreseeable needs, retaining reserves can take priority. If you are uncertain, dividing the surplus among cash, principal reduction and investments can avoid making the outcome depend entirely on one choice, subject to your loan’s payment rules.

What to check before sending extra principal

  • Confirm how your servicer applies additional payments and whether you must designate them as principal-only.
  • Check whether the payment changes the required monthly payment or only reduces the balance and potentially shortens the payoff timeline.
  • Review prepayment-penalty terms before making a large payment or paying off the loan.
  • Ask whether the lower balance could help you cancel private mortgage insurance (PMI) sooner; eligibility and procedures depend on the loan. The CFPB’s home loan toolkit discusses paying down a mortgage and PMI.
  • Keep a record of the payment and verify that it appears correctly on your next mortgage statement.

The choice is specific to your loan and household. A fixed-rate borrower comparing a contractual interest-saving estimate with a risky investment faces a different decision from an ARM borrower approaching a reset. Compare costs and possible outcomes over a shared time horizon, and make sure the plan leaves enough accessible cash for your needs.
