Payroll Software vs. Payroll Service Providers: What Employers Need to Know About Taxes and Retirement Contributions

Payroll software is a tool, while a payroll service provider performs contracted tasks. Learn how IRS payroll arrangements differ and why retirement contributions require a separate workflow.

Payroll software is a tool; a payroll service provider is a company performing payroll tasks under an agreement. An IRS-authorized agent may also have authority to file or pay certain federal employment taxes. Neither label automatically means the provider handles retirement-plan contributions. Those deductions follow a separate process, and employers sponsoring a plan remain responsible for ensuring they reach it promptly.

What’s the difference between payroll software and a payroll service provider?

Payroll software helps calculate wages, deductions, and payroll records. A payroll service provider (PSP) is a third party that performs specified tasks under an arrangement with the employer. Depending on the agreement, a PSP may prepare paychecks; prepare Forms 940 and 941 using the employer’s EIN; file returns signed by the employer; make federal tax deposits and payments; and prepare Forms W-2 and W-3. The actual work depends on the service agreement. The IRS explains the distinction between PSPs and reporting agents.

In other words, buying software does not by itself establish that a vendor is authorized to file returns or make tax deposits on the employer’s behalf. Check the contract and authorization documents to see which functions the provider actually performs.

What kinds of third-party payroll arrangements are there?

“Third-party contribution agent” is not a defined category in the IRS payroll arrangements described here. For federal employment taxes, the relevant distinctions include PSPs, reporting agents, section 3504 agents, and certified professional employer organizations (CPEOs). These arrangements differ in authorization, EIN use, filing authority, and allocation of duties.

Section 3504 agent Appointment through Form 2678 and IRS authorization. May perform specified withholding, reporting, and payment functions. May file aggregate returns using its own EIN. The IRS describes joint and several liability for the employer and agent under this arrangement; applicable duties depend on the arrangement and law.
Certified professional employer organization (CPEO) Separate IRS certification and a CPEO contract; Form 8973 reports the relationship. Typically pays wages under a CPEO contract and assumes federal employment tax duties for covered wages, subject to the contract and applicable rules. Its treatment differs from a PSP or reporting agent. See the IRS guidance on outsourcing payroll and the IRS arrangement chart.

The table describes general categories, not a substitute for reviewing a particular contract or the IRS authorization. A vendor’s marketing label alone does not establish which arrangement applies.

Who is responsible if a payroll company does not pay the taxes?

For a PSP or reporting agent, the employer remains responsible for federal employment tax obligations and liability even when the provider handles calculations, filings, or deposits. The IRS states that “an employer’s use of either a PSP or a reporting agent does not relieve the employer of its employment tax obligations or liability for employment taxes.” A section 3504 agent and a CPEO have distinct rules; their treatment should not be assumed to match an ordinary PSP contract.

Employers should retain visibility into filings and payments rather than relying only on a provider’s confirmation. The IRS recommends enrolling in EFTPS and checking payment history; it also encourages employers to make sure their payroll provider uses EFTPS for tax deposits.   • Confirm which returns the provider prepares and files, and who signs them.
  • Confirm which EIN is used and whether returns are filed separately or in aggregate.
  • Verify deposits and account activity through available tax-account records.
  • Agree in writing on who handles errors, late payments, tax notices, and escalation.

Does a payroll company handle 401(k) contributions?

Not necessarily. Federal employment tax deposits and employee retirement-plan contributions are separate workflows. A payroll provider may transmit deduction data or funds as part of an agreed service, but do not infer that it is also the plan’s recordkeeper, trustee, or fiduciary. The plan documents and service agreements determine who performs each operational task.

For a retirement plan, the employer sponsoring the plan has ERISA responsibilities. When employees contribute through payroll withholding, the employer is responsible for forwarding those contributions to the plan as soon as possible, according to the Department of Labor’s small-business employer guidance.

When must withheld retirement contributions reach the plan?

The general standard is to deposit contributions as soon as reasonably possible to separate them from company assets. The Department of Labor’s 2021 publication, Meeting Your Fiduciary Responsibilities, describes a general outside limit of the 15th business day of the month following the month the contribution was withheld. That is an outside limit, not permission to wait when an earlier deposit is reasonably possible.

For plans with fewer than 100 participants, the DOL says contributions deposited no later than the seventh business day after payday will be treated as timely under a safe harbor. Employers should distinguish this safe harbor from the general rule: the obligation is still to deposit as soon as reasonably possible.

Does hiring a provider remove the employer’s fiduciary duties?

No. Hiring a service provider does not automatically eliminate the employer’s fiduciary responsibilities. Under the DOL’s explanation of who may be a plan fiduciary, status depends on the functions performed, including whether a person exercises discretion or control over plan management or assets. Employers should understand and monitor the provider relationship, including how deductions are reconciled and how errors are corrected.

A payroll deduction IRA arrangement can have a limited employer role when involvement remains minimal. The DOL says that under the described arrangement an employer cannot negotiate special terms, influence investment choices, or receive compensation beyond actual forwarding costs. What should employers check before outsourcing payroll?

Use the contract, IRS authorization, and account access to establish what the vendor actually does. Ask these questions before relying on a provider:

  • Scope: Does it calculate payroll, withhold taxes, prepare returns, file them, make deposits, produce W-2s/W-3s, or respond to notices?
  • Arrangement: Is it a PSP, reporting agent, section 3504 agent, or CPEO? Which document establishes the relationship: a service contract, Form 8655, Form 2678, or CPEO contract and Form 8973?
  • Tax identity and filing: Which EIN appears on returns and deposits? Are filings separate or aggregate?
  • Verification: What reports, EFTPS access, or account records let you confirm deposits and filings?
  • Exceptions: Who corrects inaccurate payroll data, missed deposits, late returns, or agency notices, and how quickly must the issue be escalated?

For retirement contributions, assess the workflow separately: how payroll deductions connect to plan records, when funds are remitted, how amounts are reconciled, how errors and employee changes are handled, what fees apply, and which party has each operational duty. The plan documents and service agreement—not the payroll vendor’s general label—establish those roles.
