A federal income-tax deduction for qualified tips can reduce taxable income for eligible workers and self-employed people for tax years 2025 through 2028. Eligibility depends on the occupation, the type and reporting of tips, income, filing status and available records.
What “no tax on tips” actually means
The One, Big, Beautiful Bill Act (Public Law 119-21) created a deduction for qualified tips. A deduction is subtracted from income used to calculate federal income tax; it is not a tax credit and does not guarantee a refund equal to the deduction. Your actual tax reduction depends on your taxable income, filing situation and marginal tax rate.

The provision is temporary under current law and applies to tax years 2025, 2026, 2027 and 2028. It concerns federal income tax. The federal rule does not establish how every state will treat the deduction, so check your state’s current instructions separately.
Who may qualify
Employees and self-employed workers
Both employees and self-employed individuals may qualify. Employees generally use wage and tip information from their employer plus their own records. A self-employed person must also apply the business-income limitation described below.

Workers in recognized tipped occupations
The tips must come from an occupation the IRS identified as customarily and regularly receiving tips on or before December 31, 2024. The occupation-list rule means that a job title alone is not enough; review the current IRS list and instructions before claiming a particular kind of tip.
Other taxpayer requirements
- You need a valid Social Security number under the IRS eligibility rules.
- Married taxpayers claiming the deduction must file a joint return.
- You may claim the deduction whether you itemize deductions or take the standard deduction.
- Specified-service-trade-or-business provisions can exclude certain employees and self-employed people. The detailed IRS rules control when an occupation or business falls within an exclusion.
What counts as a qualified tip
Qualified tips are generally voluntary cash or charged amounts received from customers, including amounts received through a tip-sharing arrangement, subject to the statutory and regulatory definitions. A mandatory service charge is not automatically a qualifying tip simply because a customer pays it with a bill.

Annual cap, income phaseout and business-income limit
| Rule | Amount or treatment |
|---|---|
| Maximum deduction | $25,000 per year, according to IRS 2025/2026 guidance |
| Phaseout begins | Modified adjusted gross income above $150,000 |
| Joint-filer threshold | Modified adjusted gross income above $300,000 for married taxpayers filing jointly |
| Self-employed limit | Cannot exceed net income, before this deduction, from the trade or business in which the tips were earned |
The $25,000 figure is a ceiling on the deduction, not a promised refund or fixed tax saving. The deduction phases down as modified adjusted gross income exceeds the applicable threshold; use the current IRS worksheet or tax software for the calculation rather than applying the full cap automatically.

How to claim the deduction on a 2025 return
- Identify the tax year and filing status. For a 2025 return filed during the 2026 filing season, confirm that your status and Social Security number meet the IRS requirements.
- Confirm the occupation. Check the IRS occupation list and the specified-service-trade-or-business rules for the work that generated the tips.
- Calculate qualified tips. Separate qualifying voluntary tips from wages, mandatory charges and amounts that do not meet the statutory definition. Apply the $25,000 cap, income phaseout and, for self-employed workers, the net-income limit.
- Complete Schedule 1-A (Form 1040). Attach Schedule 1-A to the applicable Form 1040-series return and follow its current instructions.
- Retain supporting records. Keep the records used to determine and corroborate the amount in case the IRS asks how you calculated it.
2025 is a documentation transition year
For tax year 2025, employers and payors were not required to change W-2 or 1099 forms to show the new deduction amount separately. IRS Notice 2025-69 and the related regulations explain how to determine qualified tips when the forms do not provide a separate figure. The final transition rule allows qualified tips to be included in an aggregate amount on a specified statement or reported on Form 4137; cash tips did not have to be separately identified on the statement for 2025.
Useful corroborating records can include:
- earnings statements and payroll records;
- receipts and point-of-sale system reports;
- daily tip records that are accurate and consistent with other reporting; and
- records from a third-party settlement organization.
The IRS does not require you to buy or use a particular logbook. Whatever system you use should reconcile with employer statements, deposited funds and the tips reported on your return.

Examples of how the limits affect a claim
Employee below the phaseout threshold
An employee in a listed tipped occupation may calculate $18,000 of qualified tips for 2025. If the taxpayer meets all other requirements and is below the applicable modified-adjusted-gross-income threshold, the potential deduction is based on that $18,000, not an automatic $25,000.

If a self-employed worker has $30,000 of otherwise qualified tips but only $22,000 of net income from the business before this deduction, the business-income limit restricts the deduction to no more than $22,000, before any other applicable reduction.

Higher-income taxpayer
A taxpayer whose modified adjusted gross income exceeds the relevant $150,000 or $300,000 threshold may receive only a reduced deduction under the phaseout formula, even when the occupation and tip records otherwise qualify.
Common mistakes to avoid
- Calling it an exemption: tips remain subject to the rules for reporting income and other applicable taxes; this provision is an income-tax deduction.
- Claiming every service charge: mandatory charges are not automatically voluntary tips.
- Ignoring occupation rules: a tipped job that began after the December 31, 2024 cutoff may require closer review of the IRS list and regulations.
- Using the cap as a tax refund: $25,000 is the maximum deduction, not the amount of your refund.
- Relying only on a missing W-2 line: 2025 forms may not separately identify qualified tips, so retain corroborating records.
- Applying the federal rule to state returns: state conformity is a separate question.
Where to verify the current rule
Use the latest IRS instructions for Schedule 1-A, the IRS qualified-tip occupation guidance, Notice 2025-69 and the applicable Treasury regulations when preparing a return. Forms and interpretations can change, and those current materials govern an individualized filing decision.
