MLM Scams: Signs and Red Flags to Watch For

Recruitment-focused pay, pressure to buy inventory, and inflated income claims are reasons to pause. Here’s how to check an MLM offer and its costs.

Recruitment-focused pay, unrealistic income promises, pressure to buy inventory, and urgency are reasons to pause before joining a multilevel marketing (MLM) business. They are warning signs, not proof by themselves that a particular company is an illegal pyramid scheme: the Federal Trade Commission (FTC) says the legal analysis depends on the plan’s incentives and how it operates in practice.

How do I know if an MLM is a scam?

Start by separating two questions: whether the offer is financially sensible for you, and whether the business may be operating unlawfully. You can assess the first by checking the product, sales plan, likely costs, and written compensation terms. The second is a fact-specific legal question; no single red flag or sales percentage settles it.

The FTC’s Business Guidance Concerning Multi-Level Marketing says, “There is no percentage-based test to determine whether an MLM is a pyramid scheme.” A product, retail customers, or a refund policy does not by itself establish that a plan is lawful. The key questions include what the compensation plan rewards, what motivates participants to join and spend, and how people actually earn.

What are the red flags of a pyramid scheme?

Recruiting seems more important than selling

Ask whether participants can earn meaningful compensation from sales to customers who are not in the business, without recruiting anyone. Be cautious if the pitch presents recruiting, building a downline, or purchases by recruits as the main route to income. The issue is not simply whether the company has a product; it is whether compensation incentives depend on recruitment-related activity rather than genuine demand from ultimate users.

The earnings pitch sounds exceptional or guaranteed

Promises of extraordinary income, financial freedom, or quick success deserve scrutiny, especially when supported mainly by a few testimonials. Ask for the full income disclosure and compensation plan in writing. Check whether the figures describe typical participant results, whether they are actual earnings or projections, and whether the company’s numbers account for expenses.

You are urged to buy more than you want or can sell

Purchasing inventory to qualify for bonuses, remain active, or advance in rank can be a warning sign of inventory loading. Consider whether you would buy the products in that quantity for personal use or because real customers are asking for them. A buyback or refund policy may reduce some risk, but it does not necessarily cover every cost or resolve questions about the plan’s incentives.

The recruiter pressures you to decide now

Urgency, emotional pressure, or discouragement from studying the terms independently are reasons to pause. Do not pay or sign because an opportunity supposedly expires that day. Get the contract, compensation plan, costs, and refund terms in writing, then give an unaffiliated person time to review them.

The product has little apparent demand outside the opportunity

Ask who buys the product without joining the business, why they choose it, whether they reorder, and how its price compares with similar products elsewhere. If demand appears tied mainly to people trying to qualify for compensation, that matters when assessing how the business works.

Do I have to recruit people to make money?

Ask the recruiter to show, in the written compensation plan, how a participant can earn meaningful compensation by selling to non-participant customers without recruiting. Then ask what sales volume, expenses, and qualifications that path actually requires. A verbal assurance is not a substitute for the plan’s written terms.

Participant purchases do not automatically make an MLM a pyramid scheme. However, purchases made to qualify for recruitment incentives may be relevant evidence. The FTC’s analysis can consider why people sign up, how they earn in practice, who buys the products and why, and what the compensation structure encourages.

How to check the income claims and real costs

  1. Request the documents before paying. Ask for the complete compensation plan, all startup and recurring costs, refund or buyback terms, and any income disclosure.
  2. Read the whole disclosure. Look for whether it includes people who received no commissions, failed to qualify for bonuses, became inactive, or spent more than they received. A highlighted rank or success story does not show typical results.
  3. Compare earnings with expenses. List product purchases, travel, events, tools, services, training, and required subscriptions. Compare realistic documented revenue with those costs, rather than treating gross commissions as profit.
  4. Question how the numbers are presented. Watch for annualized or projected figures, averages that combine participants with very different results, and testimonials that focus on a small group of high earners.
  5. Check refund limits. Read what is refundable, what is excluded, and whether seeking a refund requires leaving the plan. A refund policy does not make unrecoverable costs disappear.

FTC guidance says earnings claims should be truthful, substantiated, and not misleading, and should account for typical expenses. In a September 5, 2024 announcement, the FTC said staff reviewed income disclosure statements from 70 MLMs that were publicly available in February 2023. Staff found that many participants in the companies reviewed received no payments and that the vast majority received $1,000 or less per year—less than $84 per month on average—based on its analysis of those disclosures. Those findings apply to the MLMs and disclosures reviewed, not every company, and the FTC noted that the figures may not account for expenses. The report also described disclosures that omitted low- or no-earning participants and expenses, emphasized high earners, or presented figures in confusing ways. See the FTC’s report announcement.

Is this MLM legit? A practical check before joining

  • Can you earn meaningful compensation through sales to customers who are not participants, without recruiting?
  • Who buys the product, why do they buy it, and would demand exist without the income opportunity?
  • What are every startup and recurring cost, including inventory, events, training, tools, travel, and subscriptions?
  • Does the income disclosure include low- and no-earners, and does it account for expenses?
  • Do the written refund terms explain what is excluded and what conditions apply?
  • Can you take the contract and compensation plan away for independent review without being pressured?

A “yes” or “no” to any one question does not decide legality. Taken together, the answers can help you judge the financial risk and identify whether the plan’s rewards appear to rely on recruitment and participant purchases.

What to do if you suspect deceptive practices

Keep copies of the pitch, contract, compensation plan, income claims, receipts, and messages. If you believe you encountered fraud or deceptive business practices, you can report it to the FTC at ReportFraud.ftc.gov. The FTC’s consumer guide to MLM businesses and pyramid schemes also outlines warning signs and questions to ask before joining.
