Re:

How to Tell Whether a High Dividend Is Sustainable

A high yield is not proof that a dividend is covered. Learn how to check earnings, operating cash, free-cash-flow definitions, debt, sector-specific measures, and the board’s discretion.

A high dividend yield does not tell you whether a company can keep paying its dividend. It tells you how large the indicated annual payment is relative to the share price. To assess sustainability, check whether earnings and operating cash flow cover the distribution over several periods, then examine debt, required spending, liquidity, and the company’s sector-specific financial measures. No single payout ratio can establish that a dividend is safe.

What a high dividend yield does—and does not—tell you

Dividend yield is the annualized dividend per share divided by the share price. It is a market-price relationship, not a measure of the company’s capacity to pay. A yield can rise because the board increased the dividend, because the share price fell, or because both changed. A falling share price may reflect company-specific trouble, but the yield alone cannot tell you why the price moved or whether the dividend is at risk.

As an Amazon Associate I earn from qualifying purchases.

First verify the dividend itself. Find the board’s latest declaration and the current annualized per-share rate in the company’s investor materials or filings. Then check how a displayed yield was calculated. One source may multiply a recent payment by the payment frequency; another may use the total paid in the trailing year. Those figures can diverge after a dividend change or an irregular payment schedule. Compare the actual rate over time, accounting for payment timing, share-count changes, and currency translation where relevant.

The practical question is whether recurring cash generation can support the declared payment after the business meets its other obligations. A yield is a reason to investigate that question, not an answer to it.

Measure coverage with earnings and operating cash

Use the annual report and recent quarterly reports to assemble several years of dividend payments or declarations, net income, and cash from operating activities. Looking across periods helps separate a temporary mismatch from a pattern in which the company repeatedly pays more than it earns or generates from operations.

Calculate an earnings payout ratio

A common earnings payout ratio is:

Dividends ÷ net income

You can also divide the dividend per share by earnings per share (EPS), provided the figures use compatible periods and definitions. Check whether the numerator and denominator relate to the same class of shares and reporting period. If a company reports a loss or very small earnings, the ratio may be unhelpful or misleading; inspect the underlying figures rather than treating the result as a meaningful measure of coverage.

Compare the distribution with operating cash flow

Cash from operating activities shows cash generated by the company’s operations during the reporting period. Compare it with dividends paid for the same period and on a consistent basis. Earnings and cash flow answer different questions: net income reflects accounting results, while operating cash flow reflects cash movements classified as operating activities. A difference between the two is a prompt to understand the company’s cash conversion and timing, not a reason to discard either measure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If a payout ratio exceeds 100%, the chosen denominator did not cover the payment for that period. That is a warning to investigate, not proof of an imminent cut. Find out whether the gap came from a one-time charge, a temporary investment cycle, timing effects, or weakening recurring performance. Then trace how the distribution was funded: ordinary operations, cash reserves, asset sales, borrowing, or new share issuance are materially different sources.

The SEC’s distribution guidance specifically addresses non-traded REIT disclosures: it says distributions should be shown alongside GAAP cash from operations and that the source of cash should be disclosed when operations do not cover total distributions. That is a useful diligence principle beyond that disclosure context, but it is not a statement that every issuer is subject to the same requirement. See the SEC’s CF Disclosure Guidance: Topic No. 6 — Distributions.

Read the fine print behind free cash flow

Companies often publish free cash flow (FCF) and payout ratios calculated from it. FCF has no single standardized definition. An issuer may calculate it by subtracting selected investment spending from operating cash flow, but the exact items included vary. A reported FCF payout ratio can therefore leave out substantial claims on cash, including mandatory debt service or other non-discretionary expenditures.

Read the issuer’s definition and reconciliation to GAAP cash from operating activities before relying on the ratio. The SEC cautions: “Free cash flow should not be used in a manner that inappropriately implies that the measure represents the residual cash flow available for discretionary expenditures.” Its Non-GAAP Financial Measures — Compliance and Disclosure Interpretations explains why a headline FCF figure should not automatically be read as cash available for dividends.

For a useful comparison, apply the same issuer-defined calculation across multiple periods, then identify recurring cash needs that the calculation omits if the disclosures allow you to do so. Do not compare two companies’ headline FCF payout ratios until you have matched their definitions. Even within one company, confirm that a current measure is calculated on the same basis as the earlier figures you are comparing.

Company examples illustrate the importance of definitions, not universal safety thresholds. BCE defines a payout ratio using dividends paid divided by free cash flow and explains that its measures do not have standardized meanings under IFRS. TELUS describes a retrospective FCF ratio separately from a prospective objective. Read each issuer’s definition and qualifications in its own filings: BCE’s 2025 annual financial report filed with the SEC and TELUS’s 2026 quarterly financial disclosure filed with the SEC. Neither company’s target should be treated as a cross-industry rule.

Check what must be paid before shareholders

A dividend competes with other demands on cash. Review the balance sheet, cash-flow statement, debt notes, and management discussion to see whether coverage leaves a practical cushion after the business’s obligations and necessary reinvestment.

  • Debt and leverage: Examine net debt and leverage relative to recurring earnings or cash generation. Rising leverage can make a distribution harder to sustain, particularly if operating performance is weakening.
  • Interest and refinancing: Review interest expense, floating-rate exposure, and the debt maturity schedule. A large cluster of maturities can create refinancing pressure even when the current dividend appears covered.
  • Other obligations: Include material lease and pension obligations. A company’s FCF calculation may not deduct mandatory debt repayments or lease principal.
  • Required investment: Separate maintenance spending needed to preserve the business from discretionary or growth projects. A company may have to keep investing to sustain its ability to generate cash.
  • Liquidity and covenants: Assess cash and other liquidity available without new borrowing, and review any debt-covenant constraints that could limit distributions or financing choices.
  • Funding source: Look for evidence that borrowing or issuing shares is being used to maintain distributions. Recurring reliance on external financing weakens the case that ordinary operations support the payment.

Warning signs include rising leverage, weak interest coverage, a significant near-term maturity burden, or repeated borrowing to fund dividends. Interpret any balance-sheet ratio in the issuer’s industry context; the SEC’s Beginners’ Guide to Financial Statements notes that desirable ratios vary by industry. A ratio that looks strong in one sector may not mean the same thing in another.

Use measures that fit the company’s sector

REITs: look beyond GAAP earnings per share

Real estate depreciation can make GAAP net income a poor standalone indicator of property operating performance. For a real estate investment trust (REIT), examine funds from operations (FFO) and the issuer’s definition and reconciliation of adjusted FFO or funds available for distribution (FAD), if provided. Check what each measure adds back or deducts, including recurring capital improvements and other cash needs.

A Federal Realty Investment Trust filing describes an FFO payout ratio as regular distributions divided by FFO and provides issuer-specific FAD adjustments. Those measures can add context, but their names do not guarantee that every REIT calculates them alike. Read the definitions in the company’s 2025 results filed with the SEC; do not treat its adjustments as a standard for every issuer.

Banks: include capital and asset quality

For a bank, dividend capacity is not just an earnings calculation. Consider retained earnings, regulatory capital, asset quality, and the institution’s overall financial condition alongside coverage. The Federal Reserve’s policy statement says a banking organization generally should not maintain its existing common-dividend rate unless past-year net income available to common shareholders fully funds the dividend and prospective earnings retention is consistent with capital needs, asset quality, and overall condition. It also says that borrowing to pay dividends is inappropriate for an organization with serious financial problems or inadequate capital. This is bank supervisory guidance, not a universal test for companies in other industries. Read the Federal Reserve policy statement in its banking context.

Cyclical and capital-intensive businesses: test weaker conditions

For other cyclical or capital-intensive companies, consider how coverage would change if demand fell, margins narrowed, input costs or interest rates rose, or necessary investment increased. Examine cash generation in earlier downturns where those records are available instead of assuming that recent peak conditions will continue. The relevant stress is specific to the business: for one issuer, it may be a fall in commodity prices; for another, lower volumes or higher financing costs.

Track the trend and the board’s discretion

Build a multi-year view of dividends per share, earnings, operating cash flow, capital expenditure, leverage, and coverage. Compare like periods and definitions, and note whether performance has been tested in a weaker business environment. A single strong year or a long record of increases does not show how the company would cope with a different operating or financing backdrop.

Read the board’s dividend policy and management’s outlook as evidence of current intent, not a promise. BCE says its board retains discretion and that its policy does not bind it to declare any particular dividend. TELUS likewise says dividend decisions remain subject to the board’s assessment of the company’s financial position and outlook. The board’s ability to change the rate is why a stated target or past increase cannot guarantee future payments; consult the qualifications in the companies’ filings linked above.

State your conclusion in terms of what you reviewed and what remains uncertain. For instance, an analyst might conclude that a dividend was covered by operating cash in each of the last three years, with modest leverage and no near-term maturity spike in the reviewed filing—or that it was not covered by the issuer’s stated FCF measure while leverage was increasing. Those are evidence-based descriptions, not guarantees about a future board decision.

A practical review workflow

  1. Confirm the payment. Find the latest board declaration and annualized per-share rate in company materials or filings. Note the payment frequency, currency, and method used for any quoted yield.
  2. Build a comparable history. Collect several years of dividends, net income, operating cash flow, capital expenditure, and leverage from annual and quarterly reports. Keep the reporting periods aligned.
  3. Calculate and investigate coverage. Compare dividends with net income and operating cash flow. If a ratio exceeds 100% or coverage deteriorates, identify the cause and funding source rather than assuming the result is temporary or permanent.
  4. Reconcile issuer-defined measures. Read the FCF reconciliation and any sector-specific measure, such as FFO or FAD for a REIT. Keep the issuer’s definition consistent across periods and account for significant recurring cash needs it excludes.
  5. Assess obligations and resilience. Review debt, interest, maturities, leases, pensions, required investment, liquidity, and covenants. Consider how the business would fare under weaker operating conditions relevant to its sector.
  6. Read the policy and qualify the conclusion. Check management’s outlook and board policy, while recognizing that the board retains discretion. Describe the periods and measures supporting your assessment rather than labeling the dividend simply “safe.”

How to compare two dividend-paying companies

Compare the same kinds of evidence on a consistent basis. A REIT’s FFO payout ratio and an industrial company’s earnings payout ratio do not use interchangeable denominators, so ranking the raw percentages side by side can mislead.

  • Coverage: Compare earnings payout and operating-cash-flow or FCF coverage, after reconciling each issuer’s definitions.
  • Trend and volatility: Review revenue, margins, earnings, and cash generation across several years, including downturns where available.
  • Balance-sheet capacity: Compare leverage, interest coverage, liquidity, covenants, and debt maturities in the context of each sector.
  • Reinvestment needs: Account for maintenance capital spending and other recurring obligations before judging cash available for distributions.
  • Sector and policy: Use the measures appropriate to each business and note how much discretion the board retains.

There is no numerical payout limit in the sources cited here that applies safely across every sector. A ratio is one part of the assessment; the company’s cash-flow definitions, obligations, resilience, and funding choices determine how much it tells you.

Frequently Asked Questions

Is a high dividend yield automatically a warning sign?

No. Yield is the annualized payment relative to the current share price. It can increase after a dividend raise, a share-price decline, or both. A high yield is a reason to check the company’s payment, earnings, cash flow, obligations, and funding sources; it does not establish whether the dividend is sustainable.

What does a dividend payout ratio above 100% mean?

It means the dividend exceeded the chosen period’s denominator, such as net income or a specified cash-flow measure. That is a flag to investigate, not proof of an imminent cut. Check whether the gap reflects a one-time charge, timing, an investment cycle, or a recurring deterioration, and find out whether the distribution was funded with operating cash, reserves, asset sales, borrowing, or new shares.

Is free cash flow enough to tell whether a dividend is covered?

Not by itself. Companies define free cash flow differently, and a headline figure may not deduct mandatory debt service, lease principal, or other recurring cash needs. Read the issuer’s definition and reconciliation to cash from operating activities, then compare it consistently across periods and consider important omitted obligations.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Which payout ratio should I use to compare two companies?

Use comparable measures and definitions rather than ranking raw percentages. Earnings payout and operating-cash-flow coverage can be useful for both, but sector-specific measures may matter too. For example, a REIT’s FFO payout ratio and an industrial company’s earnings payout ratio use different denominators and are not directly interchangeable.

How should I assess a REIT dividend?

Look beyond GAAP earnings per share because real estate depreciation can make net income a poor standalone indicator of property operating performance. Review FFO and any adjusted FFO or FAD measure the issuer provides. Check the issuer’s reconciliation and what it deducts for recurring capital improvements and other cash needs; definitions and adjustments can differ by company.

What makes bank dividends different?

Alongside earnings, review retained earnings, regulatory capital, asset quality, and the bank’s overall financial condition. Federal Reserve policy guidance says a banking organization generally should not maintain its existing common-dividend rate unless past-year income fully funds it and prospective earnings retention is consistent with capital needs, asset quality, and overall condition. This is bank-specific supervisory guidance, not a general rule for other sectors.

Can a company’s dividend history or stated target guarantee future payments?

No. History and management policy provide evidence of past payments and current intent, but the board retains discretion to change or omit a dividend. BCE and TELUS, for example, qualify their policies by noting board discretion and review of the company’s financial position or outlook. Recheck current filings and describe the evidence and uncertainty rather than treating a streak or target as a promise.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The Bottom Line

To judge whether a high dividend may be sustainable, verify the actual payment, compare it with earnings and operating cash over several periods, and inspect the issuer’s free-cash-flow definition. Then assess debt, maturities, required investment, liquidity, sector-specific measures, and the board’s discretion. A high yield or a single payout ratio cannot establish that a dividend is safe.
