How to Refinance Your Mortgage: Costs, Break-Even Point, and When It Makes Sense

A mortgage refinance replaces your existing loan, but a lower payment alone does not prove it saves money. Compare costs, loan terms, balance changes, and your likely holding period.

Refinancing replaces your current mortgage with a new loan that pays it off. It makes financial sense only when the benefits of the new loan outweigh its costs over the time you expect to keep it—not simply because the advertised rate or monthly payment is lower. Compare the upfront and financed costs, payment and balance changes, new loan term, and your likely moving or refinancing date before deciding.

What does it mean to refinance a mortgage?

As the Consumer Financial Protection Bureau (CFPB) puts it, “Refinancing happens when you pay off your current mortgage with money from a new mortgage.” The old loan is paid off, and you begin making payments under the new loan’s rate, balance, term, and other conditions.

As an Amazon Associate I earn from qualifying purchases.

People refinance for different reasons: to change the interest rate, alter the repayment structure, or pursue another financial goal. A lower payment can be useful, but it does not by itself prove that the new loan costs less. The payment could be lower because repayment has been stretched over more years, fees have been added to the balance, or both. The right comparison considers what you pay, how quickly you repay principal, and the total cost over a realistic period.

Does refinancing make sense for you?

Start with the goal. Identify what you want the new loan to change and what measurable result would count as success. Then compare actual offers with your current loan and expected plans. There is no universal rate-drop rule that can tell every homeowner when to refinance: the answer depends on your balance, remaining term, loan terms, costs, and how long you will keep the new mortgage.

It may be worth considering when

  • The documented benefit—such as lower borrowing cost or a different loan structure—outweighs the costs over the period you expect to keep the new loan.
  • The new terms serve a specific financial goal, and you have compared the payment, principal repayment, loan balance, and total cost rather than relying on one headline figure.
  • You have reviewed the actual Loan Estimate and understand which costs you will pay upfront, which may be covered by credits, and which would be added to the loan.

Pause and check more closely when

  • You expect to move soon. If you sell or refinance again before recovering the costs, the transaction may not pay off.
  • Your home’s value has declined or your credit standing has weakened. Either may affect the terms available to you, so the offer needs to be assessed on its own merits.
  • Your current loan has a prepayment penalty. Check the loan documents and include any applicable payoff charge in the comparison.
  • The lower payment comes mainly from restarting repayment over a longer term or increasing the new principal with financed fees.
  • An offer is advertised as “no-cost.” Find out whether it uses a higher interest rate, a larger loan balance, or another arrangement that shifts rather than eliminates costs.

These are screening considerations, not automatic yes-or-no rules. Ask for a Loan Estimate based on your current circumstances before treating an advertised offer as a real option. If you need help evaluating alternatives, the CFPB recommends seeking HUD-certified housing counseling.

How to calculate a break-even period

A simple first-pass calculation is:

Break-even months = refinance costs ÷ monthly savings

The result estimates how many months of the stated savings would equal the costs you included. For example, if an illustrative offer had $3,000 in costs counted for this calculation and reduced the comparable monthly payment by $100, the arithmetic would be $3,000 ÷ $100 = 30 months. Those figures are an example only, not an estimate of typical costs or savings. The result is a screening tool, not a guarantee that refinancing will save you money.

Make the inputs comparable

Use a clearly defined cost figure and monthly-savings figure. Say whether the costs include discount points, lender and third-party charges, government fees, prepaids, escrow deposits, and any charges rolled into the new loan. For the savings figure, compare like with like: a principal-and-interest payment against another principal-and-interest payment, or total monthly payments on both sides if you are including mortgage insurance and escrow. Taxes and insurance can change independently of the refinance, so do not attribute every difference in a total monthly bill to the new loan.

Prepaids and escrow deposits can increase the cash needed at closing without being the same thing as a lender charge. Likewise, financing a fee may reduce cash due at closing but adds to the new principal. Decide what you are measuring, then keep that definition consistent. The CFPB’s cost guidance distinguishes among mortgage charges and the amounts due at closing; a cash-to-close total is not a substitute for understanding each component.

Know what the quotient leaves out

A simple break-even calculation does not capture every effect of the new loan. In particular, it can miss the consequences of extending repayment, paying principal down more slowly, increasing the balance with financed costs, changing mortgage insurance, or selling or refinancing again before the estimated break-even month. A payment reduction produced by a longer repayment period is not necessarily a reduction in total borrowing cost.

CFPB guidance recommends comparing loan costs and benefits over different possible holding periods, rather than treating one break-even date as decisive. The CFPB says borrowers keep a mortgage for about five years on average before moving or refinancing. That is general context, not a forecast for an individual homeowner; use your own likely timeline.

What costs are included in a refinance?

Refinancing involves charges and other amounts due at closing. The CFPB identifies several categories to look for. Your Loan Estimate should show which apply to the particular offer.

  • Lender and origination charges: Fees associated with originating the loan. Ask what each charge covers and whether it is negotiable.
  • Discount points: An upfront charge generally paid in exchange for a lower interest rate. One discount point equals 1% of the loan amount.
  • Third-party services: Charges for services such as an appraisal or title insurance. Identify which providers you may shop for and compare eligible options.
  • Government fees: Charges associated with government requirements or recording. The amount depends on the transaction and location; a universal figure is not established here.
  • Prepaid expenses: Amounts collected in advance for expenses such as items due around closing. These affect the cash calculation but are distinct from some lender and service charges.
  • Escrow deposits: Money collected for an escrow account when applicable. Review how the amount due is calculated and how it fits with your existing escrow account.

Ask the lender to explain any line you do not understand and whether it is paid at closing, covered by a lender credit, or added to the principal. CFPB guidance says mortgage costs can be negotiated up until you sign the closing documents. A lender’s willingness to change a term does not mean every fee can be removed, so request a revised estimate and compare the written figures.

Points, lender credits, and “no-cost” refinancing

Points and lender credits change the balance between upfront expense and the interest rate. Compare them together rather than treating the rate as a standalone offer.

Offer feature What it generally means What to check
Discount points An upfront payment; one point is 1% of the loan amount. Paying points generally buys a lower rate. Compare the additional upfront cost with the rate and expected savings over the time you may keep the loan.
Lender credits A credit lowers upfront closing costs in exchange for a higher interest rate. Compare the reduced cash due with the higher rate’s costs over your expected holding period.
“No-cost” or “no-closing-cost” offer Costs may be covered through an arrangement such as a higher rate or a larger loan balance; services and costs still exist. Ask how each cost is handled and compare the written rate, total loan amount, and cash to close with other offers.

The CFPB explains that some lenders or mortgage brokers may advertise loans with no lender fees or no closing costs, while services and costs related to originating mortgages remain. “No cost” should therefore prompt a question about how the costs are being paid, not an assumption that they disappeared.

For a useful comparison, request offers structured with the same amount of points or credits. Then compare their costs over more than one plausible holding period if your plans are uncertain. A lower-rate offer with points may take longer to justify than a higher-rate offer with credits, depending on how long you keep the loan. The best choice is specific to the actual terms and your timeline.

How to compare refinance offers step by step

  1. Write down your current loan details. Check your latest statement and loan documents for the current balance, rate, remaining term, payment, payoff terms, and any prepayment penalty. Keep the remaining repayment period in view; it is the benchmark for assessing a new term.
  2. Set your goal and likely holding period. Decide what the refinance must accomplish and estimate how long you expect to keep the new mortgage. Include a possible move or another refinance in that planning, rather than assuming you will hold the loan indefinitely.
  3. Request Loan Estimates from lenders. Use offers based on comparable loan amounts, terms, and points or credits. The CFPB recommends shopping and comparing Loan Estimates. An advertisement or verbal estimate is not a substitute for written terms tailored to your circumstances.
  4. Compare the rate and its conditions. Record the interest rate, loan type, whether the rate is locked, and the lock’s expiration. A lock that expires before closing may not protect the quoted terms for the full process, so ask what happens if timing changes.
  5. Compare the loan amount and term. Note whether fees are financed and whether the new term resets repayment. A new loan may have a lower payment while leaving you in debt longer or increasing the amount borrowed.
  6. Compare both payment measures. Review principal and interest separately, then compare total monthly payment including mortgage insurance and escrow where applicable. Separate items that can change for reasons unrelated to the refinance.
  7. Review points, credits, and charges line by line. Compare lender charges and third-party services; identify which providers you may shop for. Record government fees, prepaids, escrow deposits, and any costs added to the balance.
  8. Calculate cash to close and a screening break-even. Use the written figures and label the costs counted. Calculate the quotient, then account for the term, loan balance, principal repayment, and your expected holding period before drawing a conclusion.
  9. Compare more than one timeframe. Look at the likely cost or benefit if you keep the new loan for different realistic periods. CFPB’s comparison guidance emphasizes evaluating options over time; the five-year average it cites is context, not a substitute for your estimate.
  10. Check payoff terms and final paperwork. Review the current loan’s payoff conditions, and compare the final Closing Disclosure with the Loan Estimate. Resolve unexplained differences before signing.

Some Loan Estimate charges are subject to limits on how much they can increase, though changes in circumstances can affect those rules. If a final figure differs, ask the lender to explain the change and check the applicable disclosure rather than assuming that every increase is allowed or prohibited.

Why a lower payment can still cost more

Monthly payment and total cost answer different questions. A longer term can spread repayment over more months, lowering the required payment while increasing the time interest accrues. Even if the new rate is lower, resetting the loan term may mean you pay more total interest than if you continued the current schedule. Adding fees to the new principal can also increase the amount on which interest is charged.

To assess this trade-off, compare the current loan’s remaining schedule with the new loan’s schedule over the period you realistically expect to own the home or keep the mortgage. Look at both the payments made and the balance remaining at the end of that period. If one option has lower payments but leaves a larger balance, include that difference in your evaluation rather than calling the payment reduction pure savings.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Mortgage insurance can affect the total payment, and its treatment may differ between the current and proposed loans. Escrowed taxes and insurance are also part of the amount many borrowers pay each month, but can change independently. Compare these items explicitly and avoid attributing unrelated changes to the refinance.

Are you planning to move soon?

This is one of the most useful screening questions. If you expect to sell or refinance again before the costs are recovered, the break-even calculation may point to a poor fit. If your plans are uncertain, compare several possible holding periods instead of relying on a single prediction. The CFPB’s about-five-years figure describes an average mortgage retention period; it does not say how long you personally will keep this loan.

Also check whether the original mortgage imposes a prepayment penalty and how the payoff amount is calculated. A penalty, if applicable, can change the cost of replacing the loan. The loan documents and an actual payoff statement are more relevant to your case than a general rule of thumb.

What to check before closing

Before signing, read the Closing Disclosure alongside the Loan Estimate. Compare the figures line by line, especially points, lender credits, third-party charges, prepaids, escrow deposits, cash to close, and fees added to the new principal. Make sure the final loan amount, rate, term, and payment match what you intended to accept.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Ask the lender to explain any new, increased, or unfamiliar charge.
  • Confirm the rate-lock status and expiration against the expected closing date.
  • Check that credits and points appear as agreed and are not being mistaken for waived costs.
  • Verify the payoff terms for the existing mortgage and the amount needed to satisfy it.
  • Recalculate cash to close and the break-even estimate using the final figures if they changed.

The CFPB says borrowers can negotiate mortgage terms and costs up until signing. If the final documents do not reflect the terms you agreed to, ask for clarification and corrected documents as appropriate before proceeding.

How refinancing points may affect taxes

The IRS’s 2025 Publication 936 says points paid to refinance are generally deducted ratably over the term of the new loan. If the loan ends early, remaining points may be deductible in that year, but the publication says this treatment does not apply when the loan is refinanced with the same lender.

This is not a promise that any particular borrower can claim a deduction. Eligibility and tax treatment depend on the rules and individual facts. Check the IRS publication for the tax year that applies to you, or consult a qualified tax professional about your circumstances.

Common refinance mistakes to avoid

  • Choosing by rate alone: A rate does not show points, credits, closing costs, loan term, or the cash required.
  • Calling a smaller payment “savings” without checking the term: Compare repayment duration, remaining balance, and interest as well as the monthly bill.
  • Treating all cash due as the same kind of cost: Separate lender and service charges from prepaids and escrow deposits, and identify what is financed.
  • Assuming “no-cost” means free: Ask whether costs are offset by a higher rate, financed fees, or another arrangement.
  • Using a generic break-even date: Calculate with the actual offer and your own expected holding period, then examine what the simple quotient omits.
  • Ignoring the final disclosure: Compare the Closing Disclosure with the Loan Estimate and resolve changes before signing.
  • Assuming a tax deduction: Verify the applicable IRS rules and your eligibility rather than treating a possible deduction as guaranteed savings.
