Test demand, inventory, cash generation, and obligations first; judge the share price only after you have built plausible downside and recovery cases. This is a framework, not a valuation or recommendation for a particular company.
Start with the business, not the share price
A stock trading below its former high, or at a low price-to-sales ratio, is not automatically cheap. The important question is whether the business can earn and generate enough cash to support the value implied by the current share price.
Begin with the company’s latest annual report and subsequent quarterly filings. Map out the brands, business segments, sales channels, and geographies. Separate owned stores from franchises and licenses, and direct-to-consumer from wholesale sales. Comparable-sales figures are only useful when you understand what each company includes. For example, Gap’s fiscal 2025 filing describes an omnichannel business and excludes franchise and licensing sales from its comparable-sales calculation.
Build a three-to-five-year view using consistent fiscal periods. Track revenue, comparable sales, gross profit and margin, operating income, store count, inventory, operating cash flow, capital expenditure, debt, lease liabilities, and diluted shares. Note closures, acquisitions, accounting changes, and restructuring charges so a change in the trend is not mistaken for a change in the underlying business.

What to put in the trend review
- Compare results with management’s stated turnaround plan, looking for measurable milestones rather than broad promises.
- Use peers with a similar customer, price point, and channel mix; differences in business model can make headline comparisons misleading.
- Separate reported results from adjusted measures, and examine whether excluded costs recur from year to year.
Check whether demand and brand relevance are stabilizing
Revenue alone cannot tell you whether customers are responding to the product. Where disclosures allow, separate traffic, transaction count, units sold, average selling price, and promotional activity. Flat sales can mask fewer transactions offset by price increases—or sales supported by heavier discounts.
Look for improvement across consecutive quarters, not just one seasonal period. A credible recovery should show stronger demand without relying on discounting that undermines gross margin. Read the company’s discussion of customer response and product categories, then compare it with the reported sales and margin pattern.
Dillard’s fiscal 2025 Form 10-K describes the risk chain: if a retailer misses changing styles and customer preferences, sales may fall, inventory may build, markdowns may increase, and gross margins may contract. Assess those developments together; a sales increase by itself does not establish that the brand is healthy.
Assess inventory as both an asset and a potential loss
Compare inventory dollars—and units, if disclosed—with sales and cost of sales across several periods. Allow for seasonal buying and differences in reporting dates. Inventory growing materially faster than sales can be a warning, especially if aging stock, broken assortments, or larger markdowns appear in the disclosures.

Read the accounting policy, not just the balance-sheet total
Review how the company accounts for inventory, including its cost method, valuation policy, reserves, shrink estimates, markdowns, and management judgments. Gap says it looks for slow-moving merchandise and broken size or color assortments, primarily clears them with markdowns, and records an inventory adjustment when estimated future selling prices fall below cost. Target likewise describes estimates for inventory accounting, markdowns, and shrink; it records markdowns when salability diminishes.
That means reported inventory is not a guarantee that the goods will sell for their carrying value, and gross margin may be affected by estimates as well as sales. Check subsequent filings for write-downs, liquidation, or additional markdowns. Also look for evidence that buying has been reduced enough to prevent a repeat buildup.
Target’s 2025 Form 10-K reported year-end inventory of $12.3 billion at January 31, 2026, versus $12.7 billion at February 1, 2025. Target also said a 10% change in its 2025 year-end inventory shrink reserve would affect cost of sales by approximately $110 million. These are Target-specific figures—not apparel benchmarks—but they illustrate why inventory trends and estimation sensitivity deserve attention.
Reconcile earnings with cash generation
Net income is not cash available to repay debt, maintain stores, or return to shareholders. Reconcile net income with operating cash flow, then examine changes in receivables, payables, inventory, cash taxes, restructuring costs paid in cash, and vendor income or allowances. Deduct capital expenditures needed to maintain stores, distribution, and digital operations before deciding whether cash generation is durable.

Ask whether the company can fund necessary investment and still generate recurring cash, and whether dividends or buybacks are being supported by that cash rather than by borrowing or balance-sheet reductions. A strong period can reflect inventory liquidation or payment timing instead of better underlying economics.
Dillard’s identifies operating cash flow as a primary source of liquidity. Kohl’s fiscal 2025 filing reported $1.4 billion of operating cash flow, compared with $648 million in the prior year. That company-specific year-over-year increase does not by itself establish recurring cash generation: read operating results alongside working-capital movements, capital spending, and financing activity.
Include debt, leases, and refinancing needs
Make a dated schedule of principal, interest or coupons, maturities, secured claims, covenant triggers, revolver capacity, and borrowing conditions. Add lease liabilities and unavoidable store commitments. Compare all of them with unrestricted cash and cash the business could plausibly generate in a conservative sales-and-margin case. Allow for seasonal working-capital needs, interest expense, and cash required to close or remodel stores.
Distinguish repayment from refinancing, and debt issuance from ordinary cash generation. Review share issuance, convertibles, preferred claims, and restructuring possibilities for potential dilution or priority over common shareholders.

Kohl’s fiscal 2025 Form 10-K reported repayment of notes and issuance of $360 million of 10.000% senior secured notes due 2030, partly offset by $87 million of open-market repurchases of long-term debt. Those company- and period-specific actions illustrate why the full debt and maturity schedule matters; they do not establish that another retailer is distressed.
Test store economics and closure costs
Store-level results can reveal problems that brand-wide sales obscure. Read store closure plans, impairment charges, lease commitments, and capital needs together. Closing a weak location may improve future economics, but closures can still require cash and generate charges in the near term.
An absence of impairment charges is not proof that stores are healthy. Abercrombie & Fitch describes impairment testing that depends on estimated future store cash flows and sales growth; fair-value estimates may also use comparable rents. Those assumptions matter because optimistic projections can affect when an asset is judged impaired.

Peer comparison can help distinguish a company-specific turnaround from wider category weakness, but only after reconciling business models, definitions, accounting, and fiscal periods. Kohl’s, for example, defines comparable sales to include store and digital sales subject to stated exclusions; do not assume that scope matches another retailer’s measure.

Do not rank companies from one headline measure without reconciling these differences. Similar brands can have very different channel economics, inventory accounting, financing needs, and store obligations.
Value the stock under explicit scenarios
After reviewing the operations and obligations, calculate enterprise value using a consistent treatment of debt, cash, and leases. Compare it with normalized operating earnings and free cash flow. If you use an earnings multiple, scrutinize the denominator: remove clearly nonrecurring items consistently, but do not exclude restructuring costs that recur just because management calls them exceptional.
Build cautious, base, and recovery cases rather than extrapolating a peak year. In each case, write down assumptions for comparable sales, gross margin, markdown rates, fixed-cost deleverage, store closures, capital spending, borrowing costs, working capital, and diluted shares.
What the scenarios should test
- Downside: What happens if sales keep falling and merchandise must be liquidated? Can the company meet debt, lease, and operating needs without costly refinancing or dilution?
- Base: What do earnings and cash look like if recent trends persist, with realistic inventory needs and recurring costs included?
- Recovery: What measurable evidence would justify better assumptions—such as stronger full-price sell-through, stable or falling inventory relative to sales, and margin improvement without unusual accounting gains?
A stock is not demonstrably cheap if its apparent discount disappears under plausible lower-sales, lower-margin, or lower-cash-flow assumptions. Compare the value implied by each case with the market price, and consider how much the result depends on uncertain recovery assumptions.

Warning signs that the low price may be a trap
- Comparable sales improve only alongside heavier promotions or weaker gross margin.
- Inventory grows faster than sales, slow-moving goods accumulate, or later results show substantial markdowns or liquidation.
- Reported earnings do not convert into cash after working-capital needs and necessary capital spending.
- Near-term maturities, secured claims, lease commitments, or refinancing conditions strain liquidity under conservative assumptions.
- Turnaround claims lack consecutive-quarter evidence, while the valuation relies on a return to peak margins or sales.
- Share issuance or other claims on the business could dilute common shareholders or take priority over them.
