Evaluate a semiconductor company in this order: classify its business model, measure cycle and inventory exposure, inspect manufacturing and supply economics, test growth against customers and end markets, read the risk disclosures, and then value normalized earnings and cash flow. AI demand belongs in that analysis as a scenario—not as a substitute for understanding how the company actually makes money.

Why AI growth alone is an incomplete semiconductor thesis

Semiconductor companies do not share one economic model. A fabless designer, an integrated device manufacturer (IDM), a contract foundry, a memory supplier and a chip-equipment maker can all report “AI growth” while carrying very different fixed costs, capital requirements, pricing power and cycle risks.

Revenue can rise even while the underlying economics deteriorate. Customers may be rebuilding depleted inventories, distributors may be ordering ahead of demand, prices may be temporarily high, or a manufacturer may be shipping more units at lower margins. Conversely, a company can be positioning for a stronger cycle while near-term revenue is weak because customers are correcting inventory.

A repeatable evaluation therefore connects reported numbers to the physical supply chain. You want to know what the company sells, who buys it, where it is made, how much capacity it must reserve, what happens when utilization falls, and whether growth converts into durable gross profit and cash flow.

Step 1: Classify the business before comparing growth

Start with the company’s own segment definitions and filings. Labels are useful, but a company can span several categories or end markets.

Business type Typical economic exposure Questions to ask
Fabless designer Design and R&D intensive; relies on outside wafer, packaging and sometimes testing suppliers. How secure are wafer and advanced-packaging allocations? What happens if contracted capacity exceeds actual demand?
Integrated device manufacturer (IDM) Owns fabrication capacity and bears substantial fixed manufacturing costs, utilization risk and ramp risk. Are fabs running at economic utilization? Are yields, product mix and process transitions improving?
Foundry Manufactures chips designed by other companies; economics depend on utilization, process leadership, customer concentration and capital expenditure. Which nodes and packaging technologies are in demand, and can customers fill the planned capacity?
Memory supplier Often highly exposed to selling-price swings, capacity cycles and inventory corrections. What are current prices, bit output, inventory days and capacity additions relative to demand?
Equipment supplier Depends on customers’ fab construction, capital budgets and installed-capacity plans rather than directly on chip shipments. Are customers increasing or delaying equipment orders? How concentrated are sales among major manufacturers?

ASML’s 2025 annual report distinguishes IDMs, foundries and fabless companies, and separates logic from memory, including DRAM and NAND. Use that taxonomy as a starting point, then verify the actual mix in each issuer’s filings. A diversified analog supplier, for example, should not be analyzed like a memory producer simply because both manufacture semiconductors.

Compare like with like. A fabless company’s gross margin may look superior to an IDM’s because wafer fabrication costs sit with suppliers. That does not automatically mean the fabless company has a better business; it may instead have greater dependence on external capacity, packaging availability or minimum-purchase commitments.

Step 2: Measure the cycle with more than revenue

Build a multi-period view—at least several quarters and preferably a full cycle—of revenue, gross margin, operating margin, inventory, inventory days and operating cash flow. Then read management’s explanation for changes in channel inventory, customer demand, pricing and utilization.

Inventory and channel checks

Inventory can rise because a company is preparing for growth, or because products are not moving. Examine inventory days, finished-goods levels, distributor inventory and reserves for excess or obsolete stock. A single quarter of shipments does not establish end-user demand: customers can pull orders forward, defer them or work through stock already on hand.

Microchip Technology reported 185 inventory days on March 31, 2026, compared with 251 days on March 31, 2025. That is a company- and date-specific change, not a target for other chipmakers. The useful lesson is to track the direction and the explanation rather than copy a benchmark.

Pricing and margin signals

Revenue growth accompanied by falling gross margin can indicate price erosion, an unfavorable product mix, start-up costs or under-absorbed factory costs. Conversely, margins can expand temporarily when scarce products command higher prices. Separate volume, price, mix and cost effects where the filing provides them.

Utilization and industry history

The Semiconductor Industry Association’s October 2024 comments to the U.S. Environmental Protection Agency describe the sector as cyclical and note seven downturns between 1990 and 2023. The submission says at least 80% utilization is typically viewed as a long-term model of “full” utilization, while industry utilization approached 100% in 2021 and fell below 70% by the end of 2023. Its figure attributes the data to SEMI and TechInsights. These are broad historical observations, not a universal target for every fab.

Use utilization alongside unit output, wafer starts, yield and product mix. A factory can have high percentage utilization but poor economics if the mix is low margin or yields are weak.

Step 3: Understand manufacturing economics and supply commitments

Fixed costs, output and yield

Manufacturing costs do not fall in proportion to shipments. Micron states that a significant portion of its manufacturing costs is fixed and links lower utilization and wafer output to higher per-gigabit costs and inventory carrying costs. Microchip identifies utilization, product mix, yields, unabsorbed capacity charges, competition and economic conditions as gross-margin drivers.

For a manufacturing-exposed company, review:

  • Fab utilization and wafer starts by site or technology, when disclosed.
  • Yield trends and the timing of process transitions.
  • Capacity additions, closures and equipment lead times.
  • Product mix, including the share of leading-edge or mature-node products.
  • Ramp costs and whether new capacity is reaching planned yields.

Outsourcing and minimum-purchase risk

Fabless and partially outsourced companies avoid some fixed-factory costs but inherit supplier risk. AMD’s 2025 Form 10-K describes a wafer supply agreement with a minimum annual capacity allocation. If purchases exceed actual wafer requirements, the company could be left with excess inventory or higher unit costs. That specific contract should not be generalized to peers, but it illustrates the question to ask: what financial obligation remains if demand disappoints?

Microchip reported that a substantial portion of its sales came from products made at outside wafer foundries in fiscal 2026. Determine which products depend on outside suppliers, whether alternatives exist and how quickly production could be qualified elsewhere.

Research, capital expenditure and execution

R&D and capital expenditure are inputs, not proof of future returns. TSMC reports continuing investment in research and technology. Micron identifies capacity expansion, technology transitions and production ramps as execution risks. Assess whether spending supports products that customers are adopting, whether the company can achieve acceptable yields, and whether the resulting capacity will be used at profitable prices.

Track capital expenditure against depreciation, operating cash flow and balance-sheet capacity. A large expansion can create substantial long-term opportunity, but it also raises the break-even utilization level and financing needs during a downturn.

Step 4: Test AI exposure against the real market mix

Map revenue and disclosed demand by end market, product family, customer and geography. Then ask how much of the forecast depends on one customer, one product or one constrained period.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use AI as a scenario, not a category

TSMC’s 2025 annual report says revenue in U.S. dollar terms rose 35.9% year over year and that 3-nanometer technologies represented 24% of total wafer revenue in 2025. The same report describes robust AI-related demand alongside a bottoming and mild recovery in non-AI end markets. Those are TSMC-specific results, not a peer benchmark.

ASML’s 2025 report describes strong AI-server demand, while PC and smartphone demand rose by single digits and industrial and automotive chips began a slow recovery. The contrast demonstrates why an “AI growth” headline is insufficient: two companies can benefit from the same broad trend while facing different conditions in consumer, industrial and automotive businesses.

Check design wins against reported sales

Separate announcements, orders and design wins from recognized revenue. Look for evidence that products have entered production, that customers are buying at stated volumes and that the sales carry acceptable margins. A forecast based on a single hyperscale customer or a supply-constrained period is more fragile than growth spread across customers and end markets.

Customer and geographic concentration

Read concentration disclosures and major-customer references in the filing. ASML lists high customer concentration as a risk; Micron lists dependence on certain customers and end markets. Also map production and sales by geography, because export controls, tariffs, local incentives or regional disruptions can change the economics of an otherwise attractive product.

Step 5: Read risk factors as an operating map

Risk sections are most useful when translated into measurable exposures. Create a checklist for each company:

  • Customers: percentage of sales from major customers, renewal or allocation dependence, and bargaining power.
  • Suppliers: sole-source components, critical equipment, external foundries, advanced packaging and material availability.
  • Manufacturing: geographic concentration, power and water availability, disaster exposure and ramp dependencies.
  • Technology: process transitions, product obsolescence, yield learning and the timing of replacements.
  • Regulation and trade: export controls, sanctions, tariffs and restrictions on selling or servicing equipment in particular markets.
  • Finance: debt maturities, liquidity, capacity commitments and access to financing during a downturn.

ASML’s 2025 report cites reliance on a limited number of key suppliers and manufacturing facilities. Micron’s fiscal 2026 filing lists geopolitical risks, customer and end-market dependence, supply and utility availability, capacity returns and access to financing. A risk disclosure identifies an exposure; it does not state the probability or size of a loss.

Step 6: Compare companies on consistent axes

When evaluating two or more companies, use the same questions and periods. A comparison table prevents an AI narrative from dominating the analysis.

Axis Evidence to collect Interpretation
Business model Fabless, IDM, foundry, memory or equipment; owned versus outsourced manufacturing. Determines fixed costs, capital intensity and supplier dependence.
Cycle sensitivity Price, inventory, utilization, order patterns and margin history across multiple periods. Shows how earnings behave in booms and corrections.
Growth quality Products, customers, end markets, design-to-revenue conversion and concentration. Tests whether growth is diversified and monetized.
Operating economics Gross-margin drivers, yield, product mix, R&D, capital expenditure and ramp results. Distinguishes spending from profitable execution.
Resilience Supply chain, geography, export exposure, balance sheet and cash flow. Shows the ability to absorb disruption or a downturn.
Valuation basis Normalized margins, prices, utilization, growth, reinvestment and comparable companies. Reveals which cycle assumptions are embedded in the price.

Do not rank companies on reported revenue growth without adjusting for business type. A foundry’s revenue may reflect wafer pricing and node mix; an equipment supplier’s may reflect customer capital-spending cycles; a memory supplier’s may swing with spot and contract prices.

Step 7: Build a valuation that exposes cycle assumptions

There is no single semiconductor multiple that fits every business model. A responsible valuation starts by making assumptions explicit.

Normalize the earnings base

  1. Identify the current point in the cycle using inventory, pricing, utilization and customer orders.
  2. Estimate a normalized revenue level rather than simply annualizing the latest quarter.
  3. Set a normalized gross margin using a range of product mix, utilization and pricing outcomes.
  4. Subtract the R&D and capital expenditure needed to remain competitive; do not treat necessary reinvestment as optional.
  5. Model working-capital needs, including inventory and customer or supplier commitments.
  6. Compare the resulting cash flow with the company’s balance-sheet obligations and plausible downside cases.

An earnings multiple based on peak prices or near-full utilization can make a cyclical company appear inexpensive just before margins revert. A multiple based on trough earnings can make a temporarily depressed business appear permanently impaired. Show the assumptions and a range of outcomes instead of presenting a universal fair-value number.

Use scenarios rather than one AI forecast

Scenario Demand assumption Operating questions
Upside AI or other end markets grow faster and customers convert commitments into production. Can capacity, packaging and suppliers support the volume without margin dilution?
Base AI remains strong while non-AI markets recover gradually. Do mix and utilization produce the normalized margin used in the valuation?
Downside Customers digest inventory, prices fall or expansion arrives before demand. How much fixed cost, excess inventory and financing pressure appears?

Corporate forecasts remain management forecasts, not assured outcomes. The appropriate peer group, discount rate and valuation method depend on the company’s model and the purpose of the analysis.

A practical filing-based evaluation workflow

  1. Read the business description and segment note. Record products, end markets, manufacturing ownership and geographic exposure.
  2. Download several years of annual reports and recent quarterly filings. Build a spreadsheet for revenue, gross margin, operating income, inventory, inventory days, capital expenditure, R&D and operating cash flow.
  3. Reconcile the cycle. Mark periods of price changes, inventory corrections, utilization shifts, capacity additions and major product ramps.
  4. Trace the growth claim. Link each forecast to a product, customer, end market and production milestone; flag claims that remain only orders or design wins.
  5. Map obligations. Note wafer commitments, purchase obligations, leases, debt maturities and dependence on critical suppliers.
  6. Construct upside, base and downside cases. Vary utilization, pricing, mix, growth, working capital and reinvestment—not just the revenue line.
  7. Write the investment conclusion last. State what must be true for the valuation to work and which observable metrics would falsify that thesis.

Common analytical mistakes and how to correct them

Mistake: treating all AI revenue as equally durable

Correction: Identify whether revenue comes from long-lived platforms, a temporary shortage, one customer or a product nearing replacement. Check repeat orders and gross-margin behavior.

What the industry figures do—and do not—tell you

ASML’s 2025 annual report, citing WSTS, reports a global semiconductor market of $631 billion in 2024, nearly one trillion chips shipped that year and a 7% historical industry compound annual growth rate from 2014 to 2024. These figures provide industry context, not a forecast for any individual company.

Similarly, the utilization figures in the Semiconductor Industry Association’s 2024 EPA comments describe broad historical conditions, while TSMC’s 2025 revenue and 3-nanometer mix describe one company’s results. Keep each number attached to its source, date and scope; none is a universal target or peer benchmark.

Bottom line: evaluate the cash economics behind the narrative

A strong semiconductor analysis can acknowledge powerful AI demand and still ask harder questions. Which business model is producing the growth? Are inventories, prices and utilization supporting or masking it? Can the company secure wafers, packaging, equipment, power and materials? Are customers diversified, and have design wins become profitable revenue? What happens to cash flow if the cycle turns before new capacity is absorbed?

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Answer those questions from filings and multi-period data, then value the company on normalized economics with explicit upside and downside assumptions. That process will not eliminate uncertainty, but it prevents an AI forecast from standing in for an analysis of the semiconductor business itself.
