When rates move sharply, an MBS fund’s risk can change because mortgage borrowers may repay their loans earlier or later than expected. Evaluate the fund’s mandate, mortgage structures, effective duration, credit and guarantee exposure, liquidity, yield, costs and performance together—not by its name, yield or one duration figure alone.
Why mortgage-backed securities funds can behave differently from other bond funds
A mortgage-backed security (MBS) represents claims on cash flows from a pool of mortgages. As homeowners make scheduled payments, refinance or sell their homes, principal flows back to investors. Unlike a bond with a fixed maturity and payment schedule, the timing of mortgage principal repayment can change as borrowers respond to interest rates and other circumstances.

That borrower choice creates prepayment risk. When rates fall, refinancing may become more attractive and mortgage principal may return faster. A fund then has to reinvest that money at prevailing rates, which may be lower. The higher-coupon mortgages that were paying the fund can disappear sooner than expected, limiting the benefit it might otherwise get from falling yields. When rates rise, refinancing often slows. Principal can stay tied up in older, lower-rate mortgages longer, extending the fund’s effective duration and increasing its exposure to further rate increases.
These effects are sometimes described as negative convexity: the potential price benefit from falling rates may be constrained by faster prepayments, while the effect of rising rates can be amplified by slower prepayments. The actual result depends on the securities the fund holds, borrower behavior, mortgage-market conditions and the fund’s management. A fund’s stated maturity or category label cannot capture all of that.

The SEC-filed prospectus for a mortgage-backed securities index fund describes the extension mechanism this way: “During periods of rising interest rates, certain bonds held by the Fund may be paid off substantially more slowly than originally anticipated.” The same prospectus cautions that “Past performance (before and after taxes) does not indicate how the Fund will perform in the future.” Read the prospectus and its risk disclosures.
Start with the fund’s mandate and benchmark
Before comparing returns or yields, establish what each candidate is designed to own and how it is managed. A broad MBS index fund, an actively managed mortgage fund and a fund whose mandate permits private or commercial mortgage securities can have materially different risk profiles, even if their names sound similar.
- Find the current summary prospectus and full prospectus. Use the fund company’s official site or regulatory filings. Confirm the document applies to the share class and fund you are considering.
- Read the objective and benchmark. Note whether the fund seeks to track an index or follows an active strategy. For an index fund, identify the index and whether the fund uses representative sampling rather than holding every index security. Sampling can cause returns to differ from the benchmark; the prospectus describes this as tracking-error risk.
- Read the principal investment strategies and permitted holdings. Record whether the mandate includes agency pass-throughs, private-label MBS, commercial mortgage-backed securities (CMBS), collateralized mortgage obligations (CMOs), credit-risk-transfer (CRT) securities, or interest-only and principal-only tranches.
- Compare the actual portfolio with the mandate. A prospectus describes what a fund may own; a recent shareholder report or portfolio disclosure helps show what it held at a particular date. Do not infer current holdings from the fund’s name.
For example, an index-tracking mandate does not by itself tell you how much the fund currently holds in a particular mortgage type, how its portfolio duration was calculated, or what share of its assets may be exposed to less liquid holdings. Those details require fund-specific, date-specific documents. Relevant SEC filings discuss index sampling and tracking error as well as mortgage-fund risks: the index-fund prospectus and mortgage securities risk factors.

Evaluate duration, prepayment and extension together
Duration is a useful starting point for understanding interest-rate sensitivity, but it is not a complete forecast for an MBS fund. Mortgage cash flows change when prepayments change, so effective duration depends on assumptions about borrower behavior and the rate environment. A single reported duration is a snapshot, not a promise that sensitivity will remain constant after a sharp move in rates.
What to inspect in a duration disclosure
- Measure and date: Record the duration measure reported and its as-of date. Do not compare one fund’s current effective duration with another fund’s figure from a different date or calculated on a different basis.
- Method and assumptions: Check whether the manager describes the prepayment assumptions, interest-rate scenarios or models underlying the estimate. If those details are not disclosed, treat the number as less informative rather than filling in the gap yourself.
- Scenario discussion: Look for discussion of how duration or expected cash flows could change if rates rise or fall. A fund that explains its scenario assumptions gives you more context than a number without explanation.
- Structure: Consider whether the fund owns complex tranches whose cash flows may respond differently from ordinary pass-through securities. Modelled average life and duration can be less reliable when rates move sharply or supply and demand are imbalanced.
Trace the two rate scenarios
| Rate environment | Likely mortgage cash-flow change | Potential fund effect | What to examine |
|---|---|---|---|
| Rates fall | Prepayments may speed up as refinancing becomes more attractive. | Higher-coupon mortgages may leave the pool sooner; returned principal may be reinvested at lower yields. Faster cash flows can limit price appreciation. | Prepayment assumptions, holdings’ coupon exposure, effective duration and the fund’s reinvestment sensitivity. |
| Rates rise | Prepayments may slow, leaving principal outstanding longer. | Effective duration may extend; lower-rate cash flows can persist for longer and price declines may be more sensitive to further rate increases. | Extension discussion, duration methodology, mortgage structure and the fund’s explanation of rate scenarios. |
These are directional mechanisms, not predictions of a particular fund’s return. Borrower behavior, security structure, market liquidity and supply-demand conditions can all affect the outcome. SEC-filed disclosures discuss how prepayment, extension and model risks can interact: mortgage- and other asset-backed securities risks and mortgage securities fund risk factors.
Separate payment guarantees from credit risk and market value
Do not treat “agency” as a universal guarantee or as protection against investment loss. Some mortgage securities have guarantees from a government agency or government-sponsored entity covering specified principal and interest payments. The guarantee’s exact issuer, scope and conditions matter. It does not guarantee the security’s market price or the value of fund shares.
Privately issued mortgage securities may carry greater credit risk and may be harder to value or sell. In a housing-market downturn, rising delinquencies can impair cash flows or the recovery value of collateral. Credit enhancements or subordination can change how losses are allocated, but they do not make the underlying credit and structure irrelevant.

In the prospectus and portfolio reports, identify the issuers, mortgage collateral, credit enhancements and any guarantee language. Then ask what risk remains after considering the guarantee: market-price changes, liquidity, prepayment behavior and any exposure not covered by it. SEC-filed risk disclosures describe the distinction between payment support and market risk, along with risks associated with private mortgage securities and housing weakness: mortgage and asset-backed securities disclosure and mortgage fund risk factors.
Identify the mortgage structures and liquidity profile
The label “MBS fund” does not tell you how cash flows are divided among investors. Structure can affect prepayment exposure, credit risk, valuation and the ability to sell holdings when markets are stressed.
- Agency pass-through securities: Mortgage payments, including principal and interest, are passed through to investors, subject to the specific security’s terms and any applicable guarantee. Prepayment timing remains important.
- Private-label MBS: These are issued outside the relevant agency guarantee framework and can add credit, valuation and liquidity risks.
- CMBS: Commercial mortgage-backed securities can add exposure to commercial properties, tenants and local property markets, not just household mortgage borrowers.
- CMOs: These structures divide mortgage cash flows into tranches with different payment priorities or timing. A tranche’s expected life is model-based and depends on prepayment assumptions that can prove wrong.
- CRT and subordinate securities: Credit-risk-transfer securities and subordinate positions can have distinct loss exposure relative to more senior holdings. Read the prospectus and portfolio disclosure for the specific position rather than assuming all MBS share one risk profile.
- Interest-only and principal-only tranches: These separate interest and principal cash flows. Their behavior can differ from a standard pass-through as rates and prepayments change.
Liquidity deserves separate attention from credit quality. A security can have acceptable expected payments but still be difficult to sell promptly at a favorable price. In stressed markets, less liquid holdings may complicate valuation and affect fund performance. Review any disclosure about valuation methods and the size or concentration of less liquid positions. SEC prospectuses describe risks including liquidity, CMO and CMBS exposure, and the limitations of modelled cash-flow estimates: risk factors in a mortgage securities fund filing and mortgage-related fund risk disclosures.

Compare yield, distributions, expenses and turnover on one basis
Income figures are easy to misread because different measures answer different questions. A quoted distribution rate describes distributions over a specified period or under a stated convention; it is not interchangeable with an SEC yield or total return. Distributions can also change, and a distribution rate alone does not show the fund’s price movement or whether principal is being returned to investors.
For each candidate and share class, use current disclosures to record the expense ratio, turnover, yield measure, distribution history and any applicable transaction or share-class costs. Keep the reporting date beside every figure. Expense ratios affect the ongoing cost of ownership; turnover can indicate trading activity, while transaction costs may also affect results. When rates are volatile, these costs and the fund’s reinvestment experience belong in the comparison, not in separate silos.
| Item | What it helps answer | How to compare it |
|---|---|---|
| SEC yield | What income measure is reported under the applicable standardized calculation? | Compare the same measure, share class and date; do not treat it as a total-return forecast. |
| Distribution rate and history | What has the fund distributed, and how has that pattern changed? | Check the period and calculation convention; distributions do not by themselves indicate investment gain. |
| Expense ratio | What recurring fund expense applies to this share class? | Use the current prospectus and compare like share classes. |
| Turnover | How much portfolio trading was reported for the stated period? | Compare the same reporting periods and remember that turnover alone does not reveal all transaction costs. |
| Other costs | Are there transaction or share-class costs beyond the headline expense ratio? | Check the prospectus and account terms for the investor’s actual class and account. |
Prepayments can affect future income: when principal is returned and must be reinvested, prevailing yields may be lower. A higher yield therefore is not automatically a better choice. Consider it alongside credit exposure, tranche complexity, duration, liquidity and fees. Fund-specific yields, distributions and costs change over time; do not rely on an undated comparison or a category-wide figure.

Compare performance consistently—and keep its limits in view
For a useful historical comparison, match the periods, share-class basis and benchmark type. If available, include periods of both rising and falling rates so that the record covers more than one market environment. Note whether a return is before or after taxes and whether it is a fund return or a benchmark return. A benchmark is context, not proof that a fund will behave like it in a future rate shock.
The SEC-filed prospectus for Vanguard Mortgage-Backed Securities Index Fund Admiral Shares reports a highest calendar-quarter total return of 7.30% for the quarter ended December 31, 2023, a lowest calendar-quarter total return of -5.18% for the quarter ended September 30, 2022, and a year-to-date total return of 6.73% through September 30, 2025. These are historical figures for that named fund and share class, not category-wide results, current performance or forecasts. The prospectus presents its own performance and benchmark comparisons and cautions that past performance does not indicate future results: SEC-filed fund prospectus.
Quick wins for a faster PC:
Scan for outdated or missing drivers - takes under a minuteDriver Scan →Clear out junk files and repair common Windows errorsFree Scan →Do not use a single strong quarter, a trailing return or a recent yield as a shortcut for evaluating interest-rate risk. Historical results show what happened over the stated period under the conditions then prevailing; they cannot establish how quickly borrowers will prepay in a new rate environment or how a fund’s duration will evolve.
Build a side-by-side comparison before deciding
Use one worksheet for all candidates, filling each row from a current fund document and noting its date. If a disclosure does not establish a comparable value, mark it “not stated” with the document and date rather than substituting an estimate.
| Comparison field | Questions to answer |
|---|---|
| Objective and benchmark | Index-tracking or active? What benchmark? Does the fund sample the index, and what tracking-error risk is described? |
| Mortgage mix | What share or types of holdings are agency pass-throughs, private-label MBS, CMBS, CMOs, CRT, IO/PO or subordinate positions? |
| Credit and guarantees | Who issued the securities? What collateral and credit enhancement apply? What exactly does any guarantee cover, and what market-value risk remains? |
| Rate sensitivity | What duration measure and date are reported? How does the manager discuss prepayment and extension under rising- and falling-rate scenarios? |
| Income and cost | What are the current yield measure, distribution information, expense ratio, turnover and other applicable costs for this share class? |
| Liquidity and valuation | How are holdings valued? Are less-liquid positions disclosed, and could selling them in stressed markets affect the fund? |
| Performance context | Are periods, share classes and benchmark types consistent? Does the comparison include different rate environments, and is the past-performance caveat clear? |
Then identify trade-offs rather than naming a winner from one statistic. A fund with a higher yield may carry more credit, structure or liquidity risk; a lower expense ratio does not remove extension risk; and a lower reported duration may depend on assumptions that could change as prepayments slow. The right comparison is the one that makes those exposures visible in the same dated, share-class-specific view.
Common evaluation mistakes to avoid
- Choosing by fund name: Names are not a substitute for the mandate and actual holdings.
- Treating stated maturity as rate sensitivity: Mortgage repayment timing changes, so maturity does not reliably describe effective exposure.
- Reading one duration value as fixed: Effective duration can change with interest rates, prepayments and model assumptions.
- Assuming every agency security is guaranteed by the U.S. Government: Verify the issuer and the precise payment guarantee; do not confuse it with protection from market losses.
- Picking the highest yield: Yield does not account for the entire credit, duration, structure, liquidity and cost profile.
- Comparing mismatched performance records: Align periods, share classes and benchmark types before drawing conclusions.
- Applying a tax conclusion from a fund label: Tax outcomes depend on fund distributions, account type and the investor’s circumstances; the fund’s documents and qualified tax advice are more appropriate for individual questions.
This framework is for comparing fund disclosures, not individualized investment advice or a recommendation to buy or sell any security. Fund-specific numbers should be checked in current prospectuses, shareholder reports and other dated disclosures before acting.
