How to Evaluate Microsoft Stock Using Earnings, Valuation, and Growth

Microsoft's FY2026 results show strong cloud growth and rising infrastructure investment. Learn how to assess earnings quality, cash conversion, growth durability, and MSFT valuation without confusing results, guidance, and expectations.

Evaluate Microsoft (NASDAQ: MSFT) by asking three questions: are earnings growing from repeatable operations, can cloud and AI expansion earn adequate returns on the capital it consumes, and does the share price reasonably reflect those prospects? Microsoft’s FY2026 results were strong, but company performance alone cannot establish whether the stock is attractively valued. A valuation needs a dated share price and clearly identified earnings or cash-flow inputs.

Start with reported earnings, not a headline multiple

Microsoft’s fiscal year ends June 30. For the year ended June 30, 2026, Microsoft reported revenue of $331.8 billion, operating income of $155.2 billion, net income of $133.7 billion, and diluted GAAP earnings per share (EPS) of $17.95. Year over year, revenue rose 18%, operating income 21%, net income 31%, and diluted GAAP EPS 32%. These are reported annual results, not forecasts. Microsoft’s FY2026 Q4 earnings release provides the results and the company’s presentation of GAAP and non-GAAP measures.

Read revenue, operating income, net income, diluted EPS, and operating cash flow together. Revenue shows scale; operating income shows profit from operations before financing and tax; net income and EPS include items below operating income and can be affected by taxes, investment gains, and share count. EPS can grow faster than revenue for reasons that may not recur, so identify the drivers rather than assuming every increase reflects stronger underlying demand.

Keep GAAP and non-GAAP measures separate

Microsoft reports both GAAP results and adjusted non-GAAP measures. For FY2026, the annual diluted EPS figure cited here is $17.95 GAAP. Do not substitute an adjusted figure or combine a GAAP numerator with a non-GAAP denominator. In Q4 FY2026, diluted EPS was $4.81 GAAP and $4.74 non-GAAP. Microsoft’s earnings materials identify adjustments, including an OpenAI investment-related item and discrete items; on the earnings call, management said discrete items benefited Q4 EPS by $0.27 per diluted share. A quarterly adjustment is not a sound basis for projecting recurring annual earnings without examining what it represents.

Check whether earnings convert to cash

For FY2026, Microsoft generated $182.9 billion in cash from operations and used $139.5 billion in investing activities. Cash, cash equivalents, and short-term investments totaled $76.8 billion in the FY2026 Form 10-K. Cash from operations is not the same as free cash flow: investors often estimate free cash flow by subtracting capital expenditures from operating cash flow. Use Microsoft’s cash-flow statement to identify the relevant capital-spending figure and apply the same definition consistently when comparing years. The FY2026 Form 10-K filed with the SEC contains the statements and notes needed to examine that conversion.

Assess what is driving growth

Microsoft Cloud is the central growth engine in the FY2026 results. The company reported Microsoft Cloud revenue of $214.4 billion for the year, up 27%. Azure and other cloud services revenue grew 41% for the year and 43% in Q4. These are company-defined measures: Azure growth is not a separately disclosed Azure revenue amount in the cited metrics table. In Q4, Microsoft Cloud revenue was $59.3 billion, up 27%.

Cloud growth should be considered alongside other businesses, because a strong company-wide result can mask diverging segment trends. Microsoft’s FY2026 metrics reported Microsoft 365 Commercial cloud revenue growth of 17%, LinkedIn growth of 11%, and Dynamics 365 growth of 18%. Windows OEM and devices declined 1%, while Xbox content and services declined 5%. When using these figures in a comparison, check whether the specific line is stated on a GAAP or constant-currency basis; the company’s metrics table presents both bases for many measures. Microsoft’s FY2026 Q4 metrics show the business lines and their reported growth measures.

Treat guidance as a forecast, not an actual result

For FY2027 Q1, management guided to approximately 45% Azure revenue growth in constant currency. That is a forecast, not a reported growth rate. Management also said customer demand exceeded available capacity and cautioned that Azure growth could vary from quarter to quarter with capacity timing and contract mix. Compare subsequent actual results with that guidance, keeping the currency basis and period aligned.

Use remaining performance obligations carefully

Commercial remaining performance obligations (RPO) were $678 billion at June 30, 2026, up 84% year over year. RPO represents contracted amounts expected to be recognized as revenue in the future, subject to recognition timing; it is not current-period sales, cash on hand, or a guarantee that all contracted value will convert on a specific schedule. On Microsoft’s July 29, 2026 earnings call, management said roughly 30% was expected to be recognized in the next 12 months and gave a weighted average duration of 2.3 years. The company also said RPO grew 25% excluding OpenAI, illustrating how large commitments affect the headline growth rate. Use both the total and the concentration context rather than treating the full balance as near-term growth. The earnings call materials discuss the recognition profile and management’s comments.

Examine profitability against investment needs

Growth is more valuable when it produces durable profits and cash without requiring ever-rising investment. Microsoft Cloud gross margin was 66% for FY2026 and 65% in Q4. Management attributed pressure to a mix shift toward Azure and investment in AI infrastructure and product usage, partly offset by efficiency gains. That makes the margin trend a key counterpart to rapid cloud growth: revenue can accelerate while profitability per dollar of cloud sales softens.

Capital spending also rose. Additions to property and equipment increased by $51.4 billion year over year. To assess whether infrastructure expansion is creating value, track capital expenditure, depreciation, operating leases, free cash flow, and cloud margins alongside Azure growth. Capacity constraints can limit near-term sales, but building capacity only benefits shareholders if it is deployed productively and earns adequate returns.

Management described customer adoption positively in the July 29, 2026 release: “This year, Azure revenue surpassed $100 billion for the first time, and Microsoft 365 Copilot reached over 30 million paid seats, reflecting the confidence customers are placing in us to power their AI transformation.” This is Satya Nadella’s stated interpretation of adoption, not an independent measure of future profitability.

How to evaluate Microsoft stock valuation

Valuation is a relationship between the price investors pay and a defined measure of earnings, cash flow, or assets. Microsoft’s strong FY2026 results do not by themselves show whether MSFT is overvalued or undervalued. The available company and SEC materials do not establish a closing share price for October 7, 2026 or a consensus forward EPS estimate. Use a market price observed on the date you publish or make the analysis, and identify the source and time; do not present a multiple without its price date and denominator.

Trailing P/E Share price divided by trailing 12-month diluted EPS. State whether EPS is GAAP or adjusted and specify the period. How much investors pay for earnings already reported. It is backward-looking and can be distorted by one-off items.
Forward P/E Share price divided by a named, dated forward EPS estimate. Keep the estimate source and accounting basis explicit. How the price compares with expected earnings. It depends on estimates that can change and should not be blended with trailing EPS.
EV/operating income Enterprise value—market capitalization plus debt minus cash and cash equivalents—divided by operating income for a stated period. A cross-check that accounts for balance-sheet financing and complements P/E. Define the period and enterprise-value inputs.
Price/free cash flow or EV/free cash flow Equity value or enterprise value divided by free cash flow, using a consistent definition such as operating cash flow less capital expenditures. How the valuation relates to cash remaining after investment. A single year can be affected by a heavy build-out, so compare multiple years and investment needs.

For a growth-adjusted view, compare the valuation with expected revenue and EPS growth, margins, and the investment required to support that growth. Peer comparisons are useful only when business mix, growth, accounting basis, and capital intensity are sufficiently comparable. There is no universally correct multiple; state the assumptions and comparison set behind any conclusion.

Do not use Microsoft’s historical market value as if it were current. The Form 10-K states that the market value of common stock held by non-affiliates was $3.6 trillion as of December 31, 2025. That is a dated filing figure, not an October 2026 market capitalization.

Look for evidence that could weaken the investment case

  • Infrastructure returns: Track property and equipment additions, depreciation, operating leases, free cash flow, and cloud margins against Azure growth. Fast sales growth is less persuasive if the capital required to produce it rises faster without improving future cash generation.
  • Capacity and timing: Management’s statement that demand exceeded capacity is not proof of returns. Watch whether new capacity is delivered and whether growth and margins develop as investments come online.
  • Commitment concentration: RPO growth was influenced by OpenAI-related commitments. Consider the 25% growth excluding OpenAI, total RPO, and the recognition profile together; do not treat all RPO as imminent revenue.
  • Business-line offsets: Cloud can grow while Windows OEM and devices or Xbox content and services decline. Check whether gains are broadening or concentrated.
  • One-offs and accounting basis: Investment gains, discrete tax or other items, and differences between GAAP and non-GAAP presentations can change reported earnings. Evaluate the reconciliation before extrapolating a quarter.
  • Price risk: Recalculate valuation multiples when the share price changes. A strong business can still be a poor investment at a price that assumes more growth or profitability than it delivers.

A practical evaluation sequence

  1. Fix the date and price: Record MSFT’s share price and date from a market-data source before calculating any valuation. The cited FY2026 materials do not supply an October 7, 2026 closing price.
  2. Set a consistent earnings base: Start with trailing diluted GAAP EPS and reported operating income. If using adjusted or forward figures, name the basis, period, estimate source, and date.
  3. Check growth quality: Compare revenue, operating income, EPS, and cash from operations; then break growth down by cloud and other reported business lines.
  4. Measure reinvestment: Review capital expenditures, free cash flow, cloud gross margin, and the capacity and timing needed to meet demand.
  5. Calculate more than one multiple: Use P/E plus EV/operating income or a cash-flow multiple, with transparent inputs and periods.
  6. Test the expectations embedded in the price: Compare those multiples with growth durability, margin direction, capital intensity, history, and genuinely comparable peers. Treat management guidance as a forecast and revisit the analysis as actual results arrive.
