Re:

How to Build a Bond Ladder When Interest Rates Are High

A bond ladder staggers individual bond maturities so principal becomes available over time. This guide shows how to choose rungs, allocate money, buy securities and manage reinvestment when rates are high.

Build a bond ladder by matching a series of individual bonds to the dates you expect to need cash. Choose a horizon, set maturity “rungs” (such as one maturity each year), divide your investment among those dates, buy securities with suitable maturities and risks, and decide in advance whether each maturity will fund spending or be reinvested.

High rates make newly purchased rungs more attractive than they were at lower yields, but they do not lock in today’s rates for the entire ladder. Each maturity creates a future reinvestment decision, when rates may be higher or lower. A ladder distributes that decision over time; it is not a forecast or a guaranteed-return strategy.

What a bond ladder is—and what high rates change

Charles Schwab defines the strategy this way: “A bond ladder is a portfolio of individual bonds that mature on different dates.” Instead of putting all your money into one bond that matures on one date, you create several maturity dates, called rungs. Principal becomes available in stages, which can match tuition bills, planned withdrawals, a home purchase or a rolling income plan.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When prevailing yields are high, bonds bought for new rungs can offer higher income than comparable bonds purchased when rates were lower. That benefit applies to the securities you actually buy; it does not mean every rung will earn today’s rate. A five-year ladder built now may have a one-year maturity next year, a two-year maturity the year after and so on. When each rung matures, you must decide whether to spend the principal or buy a replacement at the rate then available.

If rates rise, maturing rungs can be reinvested at higher yields. If rates fall, bonds already in the ladder can continue paying their stated coupons, subject to their terms, while new rungs may offer less. The ladder spreads timing risk but cannot assure that rates will rise, remain high or produce a better total return than another strategy.

Start with the cash-flow problem, not a standard ladder template

A ladder should be built around a liability schedule. Before choosing securities, list when you might need principal and how much must be available. Separate obligations that are certain from goals that can be delayed. Keep near-term emergency reserves outside a ladder if selling a bond before maturity could create a loss.

Planning item Questions to answer How it affects the ladder
Known payments What amount is due, and on what date? Place a maturity before or near that date, allowing for settlement and a cash buffer.
Flexible goals Could the withdrawal be postponed if markets or rates change? These funds can use later rungs or a longer horizon.
Income need Do you need periodic interest, or mainly return of principal? Coupon-paying notes and bonds may provide semiannual cash; bills provide no periodic coupon.
Liquidity reserve How much cash must remain accessible without selling a security? Hold that reserve separately; a ladder is not a substitute for emergency cash.

Write the dates as calendar targets rather than relying on labels such as “one-year bond.” A security purchased at auction may settle after the auction date, and a secondary-market bond may have a maturity date that does not line up exactly with your spending date. Build enough slack to avoid having to sell under pressure.

Choose the horizon and rung spacing

The horizon is the date of the final planned maturity. Rungs can be annual, semiannual, quarterly or tailored to your liabilities. Annual rungs are easy to manage, but they are only an illustration. A ten-year example with one bond maturing each year is not a required design; a two-year ladder for a known purchase or a fifteen-year retirement schedule may be more appropriate.

Annual rungs

Annual maturities provide a straightforward sequence: one maturity in year one, another in year two and so forth. They work well when withdrawals are roughly annual and the investment amount is large enough to make each purchase meaningful. They also limit the number of transactions and maturity instructions.

More frequent rungs

Monthly or quarterly cash needs may justify more frequent maturities. Treasury bills and other short-term instruments can help fill these dates, but availability, auction schedules and transaction minimums determine how precisely you can match them. More rungs improve timing flexibility but increase record-keeping and reinvestment work.

Goal-date rungs

If your obligations are irregular, use maturity dates that mirror them rather than forcing equal intervals. For example, a tuition payment in September and a home renovation in March may call for two specific rungs, with additional maturities for later years. The date of the liability, not a popular ladder length, is the controlling design choice.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Decide how much to put on each rung

Equal dollar amounts are a simple starting point, not a rule. Divide the intended investment by the number of rungs only after accounting for your cash-flow map, taxes, minimum purchase sizes and a reserve for expenses. Uneven allocations may be better when one future payment is much larger than the others.

Illustrative allocation

Suppose you have $60,000 for a six-year schedule and expect $8,000 in year one, $8,000 in year two, $12,000 in year three, $10,000 in year four, $10,000 in year five and $12,000 in year six. A liability-matched ladder could assign approximately those principal amounts to the corresponding maturities, while keeping a separate cash reserve. An equal $10,000 per rung would not cover the larger year-three and year-six needs without additional savings or sales.

Interest payments complicate the calculation. A coupon may arrive before the maturity date and can be used for spending or held for the liability. Do not count uncertain price appreciation as part of the amount needed for a known bill. If your plan depends on every maturity meeting an exact expense, include a cash cushion for taxes, settlement timing and any difference between face value and the price you paid.

Select securities for each rung

Compare maturity date, yield to maturity, purchase price, payment schedule, credit quality, liquidity, call provisions and tax treatment. A ladder can contain Treasuries, certificates of deposit or corporate and municipal bonds, but their risks and tax rules are not interchangeable.

Security Terms and cash flow Key points for a ladder
Treasury bills Mature in one year or less. They are bought at a discount and pay the difference between the purchase price and face value at maturity. Useful for short rungs and known near-term principal. There is no periodic coupon.
Treasury notes Issued with 2-, 3-, 5-, 7- or 10-year terms. Interest is paid every six months. Fixed rates are set at auction. A secondary-market price can be above or below face value.
Treasury bonds Issued with 20- or 30-year terms. Interest is paid every six months. Long maturities can fit distant liabilities but generally have greater sensitivity to rate changes.
Corporate or municipal bonds Terms, coupons, call features and payment dates vary by issuer. Assess default risk, call risk, liquidity and applicable federal, state and local tax treatment; do not treat them as equivalent to Treasuries.

TreasuryDirect lists a $100 minimum purchase for marketable securities, in $100 increments. A broker may impose different minimums, markups or commissions. Check the actual offering and transaction screen before placing an order.

Yield, coupon and price are different numbers

The coupon is the stated interest rate on a note or bond’s face value. Yield to maturity reflects the price you pay, the coupon payments and the amount due at maturity, assuming the security is held to maturity and payments occur as scheduled. When the market yield to maturity is higher than a note or bond’s interest rate, its market price is below par. When the market yield is lower, the price is above par.

This distinction matters most if you might sell early. Buying a bond below face value can produce a yield to maturity above its coupon, while buying above face value can produce a lower yield to maturity. A bill’s discount is likewise tied to its purchase price and face value rather than a recurring coupon.

Choose where and how to buy

You can purchase individual Treasuries through TreasuryDirect or through a bank, broker or dealer. An intermediary may provide auction access, secondary-market inventory, research and automated reinvestment tools. Compare the quoted price, accrued interest, fees and any markup before choosing the channel.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

TreasuryDirect auction purchases

  1. Open and fund an eligible TreasuryDirect account, then review the auction calendar and the security type that matches your target maturity.
  2. Enter a noncompetitive bid for the dollar amount you want. A noncompetitive bid accepts the yield determined at auction; the rate is not known when you submit the order.
  3. Confirm the purchase amount, settlement information and registration. Marketable securities are purchased in $100 increments, subject to the account’s rules.
  4. Record the CUSIP, issue date, maturity date, par amount and payment dates in your ladder schedule.

A bank, broker or dealer may also accept competitive or noncompetitive auction bids and may sell securities already trading in the secondary market. A secondary-market purchase gives you a known price and yield at the time of the trade, but the security may be priced above or below face value and may have accrued interest.

Match the purchase route to the rung

  • Use an auction when the available issue and maturity fit your schedule and you can accept an unknown final yield at order entry.
  • Use the secondary market when a specific maturity date is important and an existing issue provides a closer match.
  • For non-Treasury bonds, read the prospectus or trade confirmation for call dates, payment frequency, ratings, fees and tax information.

Plan what happens at every maturity

Reinvestment is an operating decision, not an automatic feature of every account. For each rung, choose one of three instructions: spend the principal, hold it in cash, or reinvest it into a new rung.

Spending the proceeds

Use this choice when the maturity is matched to a liability. Confirm when proceeds become available, how interest is credited and whether the destination account can pay the bill on time.

Holding cash

Cash preserves flexibility but may earn a different rate from the maturing security. Decide how long the cash can remain idle and whether it belongs in an insured deposit account or another cash vehicle.

Rolling into a new rung

A rolling ladder replaces a maturing security with one at the far end of the horizon. TreasuryDirect’s reinvestment choices and timing differ by security type, and a replacement note or bond may not have exactly the original maturity term. Reinvestment instructions can close before an auction, so check the current deadline in the account rather than assuming it remains open until auction day.

Write the instruction beside each rung and set a calendar reminder several weeks before maturity. At that review, compare the new security’s maturity, yield to maturity, price, tax treatment and fit with your updated cash needs.

How a high-rate environment affects different paths

If rates continue rising

Existing fixed-rate bonds generally become less valuable in the market as newer bonds offer higher yields. You do not realize that market-price change if you hold a security to maturity and the issuer makes the promised payments, but selling early could produce a loss. As short rungs mature, the proceeds can be placed into newer, higher-yielding securities.

If rates fall

Newly available yields may be lower when a rung matures. Longer-term bonds already purchased can keep their stated coupons, subject to issuer and call terms. Selling those bonds before maturity could produce a gain when their coupons are above current market yields, but the gain is not guaranteed until sold and may not align with your cash-flow plan.

If rates move unpredictably

Staggered maturities avoid committing all principal on one date. Some money is exposed to current yields, some remains in existing fixed-rate securities and some will be reinvested later. That diversification of reinvestment dates is the ladder’s central benefit; it is not a promise of superior performance.

Understand the risks before you buy

Interest-rate risk

Longer maturities generally experience larger price changes when market rates move. A bond intended to be held to maturity still has a market price that changes every day. If your plan might require an early sale, use shorter maturities or retain enough liquid cash to avoid selling at an unfavorable price.

Inflation risk

Fixed nominal payments buy fewer goods and services when inflation rises. A ladder of conventional fixed-rate bonds can meet a dollar liability while still losing purchasing power. Consider whether the goal is a nominal amount or a spending level that must keep pace with inflation; do not assume a standard Treasury ladder provides inflation protection.

Credit and default risk

Treasury securities have different credit characteristics from corporate or municipal bonds. For non-Treasuries, evaluate the issuer’s financial strength, credit rating, seniority and any guarantees. A higher stated yield may compensate for additional default or liquidity risk rather than represent a free improvement.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Call and reinvestment risk

A callable bond can be redeemed before its stated maturity, often when rates fall. The proceeds then must be reinvested at prevailing rates, potentially eliminating the expected high-coupon period. Check the first call date, call price and yield-to-worst before assigning a callable bond to a liability rung.

Liquidity and transaction risk

A thinly traded bond may require a price concession to sell. Broker markups, markdowns, commissions and accrued interest affect the amount you receive. Keep records of the all-in cost and do not compare a broker’s quoted yield with an auction yield without accounting for those differences.

Taxes and account placement

Interest, discounts, premiums and gains can receive different tax treatment depending on the security and your jurisdiction. Treasury interest is generally subject to federal income tax but exempt from state and local income taxes; confirm your own state’s rules and the treatment of any secondary-market premium or discount. Municipal and corporate bonds have different federal and state considerations.

Tax-advantaged accounts can change when taxes are paid, but they do not remove price, inflation, credit or liquidity risk. Before buying, determine whether the account can hold the security, how distributions are handled and whether maturity proceeds must remain in the account. Keep purchase confirmations and basis information, especially for securities bought above or below par.

  • Coupon rate, yield to maturity and payment frequency.
  • Issue date, maturity date and any call dates.
  • Expected coupon-payment dates and destination account.
  • Planned use: spend, hold as cash or reinvest.
  • Tax location and notes about fees or accrued interest.

Review the schedule when your liabilities change, when a security is called, when a maturity approaches or when you may need to sell. Recalculate whether the remaining rungs still cover the dates and amounts that matter. Do not extend the horizon simply to chase a higher yield if doing so exposes a near-term liability to market-price risk.

Common construction mistakes and fixes

Making every rung the same size

Problem: Equal allocations leave a large bill underfunded and create excess cash at another date.
Fix: Allocate by liability amount, then use coupons and outside savings to fill any gap.

Assuming a “five-year” bond matures exactly five years from today

Problem: The issue date, settlement date and maturity date may not line up with your calendar goal.
Fix: Verify the exact maturity date on the offering or trade confirmation and include a cash buffer.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Buying long maturities for money needed soon

Problem: A rate rise can reduce the sale price before the liability arrives.
Fix: Match near-term needs with shorter securities and reserve liquid cash.

Ignoring call features

Problem: A callable bond may disappear before the date you planned to use its principal.
Fix: Treat the first call date as a possible maturity and evaluate yield-to-worst.

Expecting a ladder to create guaranteed income for any portfolio size

Problem: Interest and principal may be too small to cover living expenses, and selling can introduce risk.
Fix: Calculate the required principal, include taxes and inflation, and use a separate spending plan. A large portfolio may be necessary to generate a meaningful income stream without consuming principal.

Placing an auction order without a reinvestment plan

Problem: The auction yield is unknown at order entry, and the maturity proceeds may sit idle or miss a payment date.
Fix: Record the maturity immediately, decide the intended use and check reinvestment windows well before they close.

When a bond ladder may not be the right tool

A ladder is less suitable when your cash needs are unpredictable, when you cannot tolerate any possibility of selling before maturity, or when the investment amount is too small to create useful rungs after fees and minimums. It may also be a poor match if you need inflation-linked spending and have no other assets that can address purchasing-power risk.

For a single known date, one appropriately timed security plus a cash reserve may be simpler. For a highly uncertain horizon, a diversified bond fund or other professionally managed approach may offer easier liquidity, though its share price fluctuates and it does not promise that any particular principal amount will be available on a chosen date. The choice depends on whether date-specific principal or continuous liquidity is more important.

A practical build sequence

  1. List each expected cash need, amount and date; classify it as essential or flexible.
  2. Set aside emergency cash and any amount that cannot tolerate market-price movement.
  3. Choose the final maturity date and rung interval that fit the list.
  4. Assign a principal amount to each rung, allowing for coupons, taxes, fees and a buffer.
  5. Select securities by exact maturity, yield to maturity, price, payment schedule, credit quality, liquidity and call terms.
  6. Choose TreasuryDirect, an auction intermediary or a secondary-market purchase route after comparing costs and availability.
  7. Place orders, verify confirmations and enter every holding in a maturity schedule.
  8. For each rung, document whether proceeds will be spent, held in cash or reinvested.
  9. Review the schedule before every maturity and adjust later rungs only when your cash needs or risk tolerance change.
