The fix is to separate compensation income from investment gain. When your employer has already included the ESPP compensation amount in Form W-2 wages, add that amount to what you paid for the shares before calculating the capital gain or loss. Your broker’s Form 1099-B may show only the original purchase price, so you may need to correct the basis on Form 8949 instead of accepting the displayed figure.
This guide covers U.S. federal treatment under IRS Publication 525 (2025) and the 2025 Form 8949 instructions. It is not a substitute for individualized tax advice.

Why an ESPP sale can look like it is being taxed twice
An employee stock purchase plan (ESPP) can create two different kinds of taxable income from one transaction:
- Ordinary compensation income: the portion of the plan benefit treated as wages under the ESPP rules.
- Capital gain or loss: the change in value between your adjusted basis and the sale proceeds.
The apparent double tax occurs when the compensation amount is already in your wages but the stock sale is reported using an unadjusted broker basis. That makes the compensation component appear again as capital gain. The remedy is not to remove the sale from your return; it is to use the correct adjusted basis and report the capital result separately from wages.

The Internal Revenue Service puts responsibility for this correction on the taxpayer: “It’s your responsibility to make any appropriate adjustments to the basis information reported on Form 1099-B by completing Form 8949.”
The rule is mechanical, but the amount depends on the plan documents, grant date, transfer or exercise date, fair-market values, sale date, sale price and the way your employer reported the compensation.
Collect the records before doing any calculation
Do not start with the number shown in your brokerage app. Assemble the complete transaction file first:

- The ESPP plan document and any purchase or transaction statement.
- Form 3922, which identifies important option and share-transfer information for qualifying section 423(c) plans.
- Your employer’s Form W-2 for the year in which the ESPP disposition created compensation income.
- Form 1099-B from the broker, including proceeds, reported basis, acquisition date and sale date.
- The trade confirmation or sale statement showing shares sold, proceeds, commissions or other transaction adjustments.
- Payroll records or an employer ESPP statement showing the option price, shares acquired and any wage inclusion.
For a qualifying section 423(c) plan, the corporation files Form 3922 for each transfer of legal title. The IRS says a taxpayer who sold qualifying ESPP stock in 2025 should receive that form from the corporation; the form was due by January 31, 2026. Keep it even if the broker already supplies similar information, because the dates and values may be needed to determine the holding period and compensation amount.
Classify the sale by its holding period
First identify two dates: the date the option was granted and the date the shares were transferred to you (often the purchase or exercise date). Then compare those dates with the sale date.
The IRS holding-period test for a qualifying disposition requires the sale to occur after both of these periods have elapsed: more than one year after the shares were transferred to you and more than two years after the option was granted. In practice, the later of the two anniversaries controls.

| Question | Qualifying disposition | Nonqualifying disposition |
|---|---|---|
| Holding period | Sale is after the later of one year from transfer and two years from grant. | Sale occurs on or before either required anniversary. |
| Compensation calculation | Uses the IRS special ESPP rule that considers the grant-date value, option price and sale result. Apply the formula to the actual plan facts. | For a gain, ordinary income is generally tied to the exercise-date fair market value minus the option price; the remaining gain is capital. Use the exact statutory calculation for the transaction. |
| If the sale produces a loss | The IRS example and rule treat the result as a capital loss with no ordinary income for that disposition. | |
| Basis after wage inclusion | Amount paid for the shares plus the ordinary-income amount included in wages. | |
Use the actual transfer date shown on your records, not the date payroll deductions began. The IRS specifically states in its holding-period discussion: “The timing and amount of pay period deductions don’t affect your basis.” Payroll deductions fund the purchase; they do not by themselves establish the tax basis or holding period.
Separate ordinary income from the capital result
Qualifying dispositions
When the later-of holding-period requirement is met, the ESPP rules determine the ordinary-income portion under a special formula. The calculation uses the option price, the fair market value associated with the grant and the sale outcome. The amount may be smaller than the total appreciation. Any gain left after the ordinary-income portion is accounted for is capital gain.
Because the formula is sensitive to the plan terms and values on the relevant dates, do not copy a percentage or dollar split from another employee’s transaction. Confirm the grant-date value, transfer-date value, option price and sale price in your own records, then apply the instructions in Publication 525.
Nonqualifying dispositions that produce a gain
If you sell before satisfying the holding-period test, the IRS generally treats the spread between the exercise-date fair market value and the option price as ordinary compensation. Appreciation above the applicable ordinary-income amount is capital gain. If the sale price is below the exercise-date value, the exact result can depend on the statutory calculation and the amount of total gain, so use the current IRS rule rather than assuming the entire exercise-date spread applies automatically.
Dispositions that produce a loss
If the shares are sold for less than the amount needed to produce a gain, the IRS example treats the transaction as a capital loss and no ordinary income is recognized from that disposition. The loss still must be reported through the capital-asset reporting process, subject to the normal limitations that apply to capital losses.

For the sale reporting described by the IRS, start with what you paid for the shares and add the ordinary-income amount that was included in your wages. That total is the adjusted basis used to measure the capital result:

Adjusted basis = amount paid for shares + ordinary ESPP income included in wages
Capital gain or loss = sale proceeds − adjusted basis
This basis adjustment prevents the wage component from being counted again as capital gain. It does not make later appreciation tax-free: an increase in value beyond the adjusted basis remains a capital gain, and a decrease can produce a capital loss.

| Form 3922 | Option grant and share-transfer information for qualifying section 423(c) ESPP shares. | Verify grant date, transfer date, option price and other values needed for the holding-period and income calculations. |
| Form W-2 | Ordinary ESPP compensation generally reported as wages in box 1. | Confirm the compensation amount and the tax year in which it was included. Do not add it to basis unless it was actually included or otherwise properly reported as income. |
| Form 1099-B | Broker-reported sale proceeds, acquisition information and basis. | Use the proceeds and dates, but check whether the reported basis omits compensation income. |
| Form 8949 | Detailed reporting of the stock disposition and basis adjustment. | Enter the broker transaction and make the adjustment required by the current-year instructions. |
| Schedule D | Summary of capital gains and losses. | Carry the Form 8949 result to Schedule D as directed for the return year. |
For options granted on or after January 1, 2014, Publication 525 says the basis reported by the broker will not reflect an amount included in income at grant or exercise. That is why a 1099-B can show a basis equal to your cash purchase price even though your tax basis is higher after the wage inclusion.
Step-by-step: correct the basis on your tax return
- Identify the transaction. Match the 1099-B entry to the ESPP sale confirmation. Record the number of shares, proceeds, acquisition date and sale date.
- Confirm the dates that control the holding period. Obtain the option grant date and the legal transfer or purchase date from Form 3922 or the plan records. Decide whether the sale occurred after both required anniversaries.
- Determine the ordinary-income amount. Apply the qualifying- or nonqualifying-disposition rule that fits the transaction. Use the actual fair-market values and option price; do not substitute the values from an example.
- Check the W-2. Look for the ESPP compensation in box 1 and compare it with your calculation and employer statement. Resolve a discrepancy with payroll or the plan administrator before filing.
- Compute adjusted basis. Add the amount paid for the shares to the ordinary-income amount that was included in wages. If the employer did not include the amount in box 1, follow the alternate reporting instructions described below rather than silently adding an unsupported number.
- Compare your basis with Form 1099-B. The difference is often the compensation amount omitted from the broker’s basis. Also account for any sale-related adjustment required by the form instructions.
- Enter the sale on Form 8949. Report the broker’s proceeds and basis information, then make the appropriate adjustment using the code and column required by the current-year Form 8949 instructions. The 2025 instructions are available from the Internal Revenue Service; labels and mechanics can change in later years.
- Transfer the result to Schedule D. Use the completed Form 8949 result to report the capital gain or loss on Schedule D, following the instructions for the return year.
- Retain your support. Keep Form 3922, W-2, 1099-B, plan statements, sale confirmations and your calculation with the tax records for the return.
The exact Form 8949 adjustment code is not universal across every fact pattern. Follow the instructions for the tax year you are filing rather than relying on a code from an older return or tax-software screen.

What to do if the employer did not include the compensation in wages
Sometimes the employer’s W-2 does not show the ordinary-income amount even though the ESPP rules require it. Publication 525 describes an alternate approach: report the amount as wages on Schedule 1 (Form 1040), line 8k, and report the resulting capital gain or loss on Schedule D. Current forms and instructions control, so confirm the line and label for the tax year being filed.
Do not both add the amount to wages and report it again through an alternate wage entry without determining which correction applies. If the W-2 is wrong, ask the employer whether it will issue a corrected Form W-2. If it will not, retain documentation showing how you determined the amount and consider professional assistance before filing.
IRS examples: why the split changes with the sale date
Publication 525 uses two examples with 100 shares purchased for $20 each, a grant-date value of $22 per share, an exercise-date value of $23 and a sale price of $30. The total economic gain is $1,000 in both examples, but the tax character changes because of the holding period.
| IRS example | Sale timing | Ordinary income (wages) | Capital gain | Total gain |
|---|---|---|---|---|
| Example 10 | Sale after the holding-period requirement was satisfied | $200 | $800 | $1,000 |
| Example 11 | Sale six months after exercise, so the requirement was not satisfied | $300 | $700 | $1,000 |
These are illustrations of the stated facts, not a tax rate, a universal percentage or a prediction for another plan. The $200 and $300 wage amounts come from the IRS examples for tax year 2025. Your ordinary-income amount can differ because the grant-date value, exercise-date value, option price, sale price and dates can all change.
Common problems and how to resolve them
The 1099-B basis equals only the cash you paid
This is the classic situation. Check whether the related compensation appears in W-2 box 1. If it does, add that wage amount to the cash purchase amount to calculate adjusted basis and make the corresponding Form 8949 adjustment. Do not change the broker’s form; report the correction on your return.

The 1099-B shows a different acquisition date
Compare the broker’s date with the legal transfer date on Form 3922 and the plan statement. The transfer date, not the first payroll deduction, is generally the date relevant to the one-year holding-period test. If the broker’s date is wrong, retain the broker record and supporting plan documentation and use the return instructions for correcting an inaccurate date.

The W-2 amount does not match the employer’s ESPP statement
Pause the filing process and ask payroll or the plan administrator to explain the difference. Possible causes include a sale in a different tax year, multiple purchase lots, a partial sale or an adjustment already reflected in payroll. Keep a written reconciliation so the amount used on Form 8949 can be traced to the wage reporting.
You sold shares from several purchase lots
Separate each lot by grant, transfer date, option price and sale date. A single sale can contain both qualifying and nonqualifying lots, each with a different ordinary-income calculation. Match the broker’s lot information to Form 3922 and the plan records before combining results.
The sale generated a loss
Do not force an ordinary-income amount into a loss transaction merely because the purchase discount was large. The IRS example treats the loss as capital with no ordinary income for that disposition. Report the capital loss under the rules that apply to your return and retain the sale calculation.
