How Private-Company Stock Options Are Valued—and Why Reported Pay Can Mislead

A private-company stock option can have several reported values. This guide separates 409A common-stock FMV, ASC 718 grant-date fair value, SEC “compensation actually paid” and the employee’s eventual economic outcome.

A private-company stock-option value can mean several different things. A 409A valuation estimates the fair market value of common stock for tax purposes; ASC 718 estimates an option’s grant-date fair value for financial reporting; SEC tables use prescribed disclosure calculations; and an employee’s eventual proceeds depend on vesting, exercise, liquidity, dilution and company performance. Treating any one of these figures as cash you will receive is a category error.

Four numbers that are often called “option value”

Start by identifying exactly what was measured. The underlying common share, the contractual option, an executive-compensation disclosure amount and an employee’s eventual proceeds are different quantities.

As an Amazon Associate I earn from qualifying purchases.

Figure What it measures Typical purpose What it does not tell you
Private-company common-stock fair market value (FMV) Estimated value of one share of the relevant class of common stock Often used when setting an exercise price in the Section 409A tax context The value of an option, or the cash an employee will ultimately receive
ASC 718 grant-date fair value Estimated fair value of the option award on its grant date Recognizing share-based compensation expense in financial statements A guaranteed sale price, cash compensation or future share value
SEC executive-compensation amount Value calculated under Regulation S-K and ASC 718-based disclosure rules Executive compensation tables and related filings A general estimate of take-home pay
Employee’s eventual economic realization What the holder can retain after vesting, exercise, taxes, dilution, liquidity and company results Personal financial outcome A quantity known at the grant date

The distinction is not merely technical. A share can have a current FMV while the option on that share has a different fair value because the option has an exercise price, expiration date and behavioral assumptions. A grant-date accounting amount can be recorded even when no market exists in which the employee can sell the shares.

What a 409A valuation does

Section 409A concerns U.S. tax treatment of nonqualified deferred compensation. In startup equity practice, a “409A valuation” usually refers to an estimate of the fair market value of private-company common stock used in setting an option’s exercise price. The IRS material describing permitted valuation methods is from Internal Revenue Bulletin 2003-34, so it should not be treated as a complete statement of every current tax rule. Read the historical bulletin in its original context at IRS Internal Revenue Bulletin 2003-34, and obtain current tax advice for a specific grant.

The 409A number answers a share-pricing question: what is the estimated FMV of the underlying common stock on the relevant valuation date? It does not, by itself, price the option contract. The exercise price, term, vesting and expected exercise behavior can make an option’s fair value materially different from the per-share FMV.

A proposal from the Financial Accounting Standards Board discussed allowing a nonpublic entity to use a Section 409A valuation as the current-price input when measuring an equity-classified share option under Topic 718. That document was a proposed Accounting Standards Update, not evidence of a final standard or a rule that every 409A valuation is an option’s fair value. Check the current status of any proposal before relying on it: FASB’s proposed ASU on determining the current price of an underlying share.

How ASC 718 values an option for accounting

U.S. GAAP Topic 718 requires a grant-date fair-value estimate for an equity-classified option. The objective is to estimate the value of the instrument at the grant date using assumptions that marketplace participants would use, not to predict the employee’s eventual sale proceeds. SEC Staff Accounting Bulletin No. 120 explains that the estimate generally requires the current price of the underlying share, expected volatility and expected term, along with the option’s contractual features and expected exercise and post-vesting termination behavior. See the SEC’s guidance at Staff Accounting Bulletin No. 120.

Current underlying-share price

The share-price input may come from a private-company valuation process rather than a continuously quoted market. For a nonpublic issuer, the common-stock FMV used for tax purposes can be relevant, but the accounting exercise still asks for the fair value of the option, not just the share.

Expected volatility

Volatility is an estimate of how widely the underlying share price might vary over the option’s expected life. Private companies generally have less direct trading history than public companies, so selecting an appropriate assumption requires judgment and documentation. SAB 120 identifies expected volatility as one of the estimates that can materially affect the result.

Expected term and holder behavior

Expected term is not automatically the contractual expiration period. It reflects the contractual term together with expected exercise and post-vesting termination behavior. Assumptions about when employees exercise, leave, or forfeit awards can therefore change the grant-date estimate.

Who must perform the work?

The SEC staff does not require every company issuing options to hire an outside appraiser. SAB 120 states: “No. However, the valuation of a company’s share options or similar instruments should be performed by a person with the requisite expertise.” The relevant question is whether the work is competently performed and supported, not whether a particular vendor was used.

SEC Staff Accounting Bulletin No. 107 also provides context for applying the share-based-payment guidance and should be read with the company’s accounting policy: Staff Accounting Bulletin No. 107.

Why a reported compensation value may never become cash

Grant-date fair value is recorded to measure compensation cost for a specified accounting period. It is not a promise that the employee can sell shares for that amount. SEC guidance explains that a good-faith estimate made using a method intended to reflect marketplace-participant assumptions is not automatically invalidated by later events that raise or reduce the instrument’s value. The measurement estimates fair value at grant; it is not a forecast of a future sale price.

Realization occurs later, if at all, under the award’s terms and the company’s circumstances. The practical gates include:

  • Vesting: Unvested options generally cannot be exercised, and service or performance conditions can prevent some or all of the award from vesting.
  • Exercise cost: Exercising requires paying the strike price and may create tax consequences. A positive accounting value does not supply the cash needed to exercise.
  • Liquidity: Private-company shares may have no public market. A holder may need a company-approved tender offer, secondary transaction, acquisition or public listing, and none is guaranteed.
  • Dilution: Later financing, option grants or other securities can reduce an individual’s percentage ownership even if the company’s headline valuation rises.
  • Company outcome and expiration: If the common stock is worth less than the exercise price at a liquidity event, an option can expire without economic value. An award can also expire before a qualifying transaction occurs.

These are award-specific conditions. An accounting value cannot tell you, without the plan documents and current company information, which of them will determine your outcome.

What SEC compensation tables actually report

Public-company filings use defined measures rather than a universal “stock-option pay” number. Regulation S-K interpretations state that option-award values are calculated using a method consistent with ASC 718. That means the figure is tied to the accounting measurement framework and its assumptions, not necessarily to cash delivered during the year. Review the SEC’s current Regulation S-K interpretations at Regulation S-K Compliance and Disclosure Interpretations.

“Compensation actually paid” is a defined calculation

The Pay Versus Performance rules include a measure called “compensation actually paid.” Despite its name, it should not be read casually as salary, cash received or an employee’s realized proceeds. The calculation adjusts the value of outstanding awards between specified dates under the regulatory definition. The SEC’s Item 402 interpretations explain the required mechanics and periods at SEC Item 402 of Regulation S-K—Executive Compensation.

For example, an outstanding award can be remeasured for the Pay Versus Performance calculation from the end of the preceding fiscal year, rather than from an event such as the company’s initial public offering. That is a rule-specific measurement convention, not a general statement about when an employee could sell shares. Because Item 402 requirements and interpretations are date-sensitive, verify the currently effective SEC text when analyzing a filing.

A practical way to identify the number you are looking at

Use this sequence before comparing a grant, an offer letter or a proxy-table figure:

Free tools Windows power users keep installed

  1. Read the label and document. Determine whether the number appears in a 409A report, an equity-award agreement, a financial statement footnote, a proxy statement or an internal total-rewards summary.
  2. Name the thing being valued. Is it one share of common stock, an unexercised option, a vested option, or shares already acquired? Do not call a per-share FMV “the value of my options.”
  3. Record the measurement date. Grant date, fiscal year-end, exercise date and a disclosure-specific date can produce different figures even for the same award.
  4. List the purpose. Tax-related exercise-price setting, ASC 718 expense, SEC disclosure and transaction pricing answer different questions.
  5. Check the assumptions. Look for current share price, expected volatility, expected term and the option’s contractual terms. Ask who prepared the analysis and whether that person had the requisite expertise.
  6. Apply the award terms. Confirm vesting schedule, post-termination exercise window, expiration, repurchase or transfer restrictions and any performance conditions.
  7. Test realizability separately. Ask what liquidity events are permitted, whether company approval is required and what exercise funds and taxes would be needed. Treat any exit estimate as a scenario, not as the accounting value.

A simple comparison example

Suppose an employer gives you a document showing a common-stock FMV per share and a separate compensation statement showing a grant-date option value. The first number can help establish whether the exercise price was set with reference to the underlying stock’s FMV. The second is an estimate of the option contract’s value on the grant date, incorporating assumptions such as expected volatility and term. Neither number tells you what you would pocket today: you may still need to vest, pay the exercise price, satisfy taxes and wait for a permitted liquidity event. Comparing the two as though they were competing quotes for the same asset will produce the wrong conclusion.

Common interpretation mistakes and how to correct them

Mistake: multiplying the 409A price by the number of options

That calculation treats every option as if it were an immediately saleable share and ignores the exercise price, term, vesting and restrictions. Use the 409A figure as an underlying-share input, then evaluate the option under its own terms.

Mistake: treating grant-date fair value as annual cash pay

Grant-date fair value is an accounting measurement recognized over the applicable service period. It is not a paycheck, a guaranteed bonus or a liquidation statement.

Mistake: reading “compensation actually paid” literally

In Pay Versus Performance disclosures, use the SEC’s defined calculation and measurement dates. The label does not convert remeasured award values into cash received.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Mistake: assuming a third-party appraisal is mandatory

SAB 120 says an outside appraiser is not required in every case, while still requiring work by someone with appropriate expertise. Evaluate the process, documentation and assumptions rather than relying on the appraiser’s name alone.

Mistake: using an old proposal or bulletin as current law

The IRS bulletin cited above is historical, and the FASB document is a proposal. Tax rules, ASC 718 guidance and SEC disclosure requirements can change. For a decision involving exercise, sale, employment termination or a transaction, consult a qualified tax, legal or valuation professional about the rules in force for your facts.

What to ask your company or adviser

  • What exactly does this figure value, and what is the measurement date?
  • Is the per-share number a common-stock FMV used for Section 409A purposes, or an option fair-value estimate under ASC 718?
  • Which expected volatility, expected term and exercise or termination assumptions were used?
  • What happens to vested and unvested options if employment ends?
  • What liquidity paths are permitted, and can the company repurchase or restrict shares?
  • Which taxes and exercise funds would be due, and when?
  • If the number came from an SEC filing, which Regulation S-K table and defined calculation produced it?

Answers to these questions will not predict an exit, but they will prevent you from comparing unlike numbers or mistaking an accounting estimate for spendable money.
