How Mortgage Rates Affect Homebuyers, Mortgage Lenders, and Mortgage REITs

Mortgage rates affect homebuyers, lenders, and mortgage REITs through different exposures. Learn what drives rates and why the impact depends on each balance sheet.

Mortgage rates affect three balance sheets in different ways: they change a homebuyer’s payment and purchasing power, influence lenders’ loan production and servicing income, and alter mortgage REITs’ asset values, funding costs, and hedging results. A rate move does not have one automatic winner or loser: the effect depends on the borrower’s loan, a lender’s business mix, or a REIT’s assets, liabilities, and hedges.

What moves mortgage rates?

The federal funds rate is not the mortgage rate. Federal Reserve policy can influence longer-term borrowing costs, but mortgage pricing also responds to longer-term Treasury yields, mortgage-backed securities (MBS) yields and spreads, market volatility, and the costs and risks of making and servicing loans.

A mortgage rate generally sits above comparable Treasury yields in part because investors in mortgage-backed securities face risks Treasuries do not: borrowers can pay off or refinance mortgages early, changing the timing of the cash flows investors receive. The primary-to-secondary spread also reflects items such as origination costs, servicing, guarantee fees, lender costs, and compensation. When refinancing becomes more likely, the value of that prepayment option can affect MBS pricing and the yield investors require.

Federal Reserve Governor Michael S. Barr summarized the distinction in a September 23, 2026 speech: “Our short-term policy rates affect longer-term borrowing rates, including those for mortgages, but many other things affect mortgage rates as well.” Read Barr’s speech.

How do mortgage rates affect homebuyers?

Higher rates raise the payment on the same loan

For the same principal and repayment term, a higher fixed mortgage rate increases the scheduled principal-and-interest payment. It can also reduce how much a buyer can borrow while keeping a payment within a chosen budget. The size of the change depends on the loan amount, term, and loan terms; taxes, homeowners insurance, and other housing costs are separate from principal and interest.

Buyers facing a higher payment might look at a less expensive home, make a larger down payment, choose a different term or loan type, or wait. Each option has costs or trade-offs, and waiting does not guarantee that rates or home prices will fall. Affordability also depends on income and savings, not rates alone.

Affordability is broader than the mortgage rate

The Federal Reserve Bank of Atlanta’s Home Ownership Affordability Monitor was reported at 68 for July 2026 in Barr’s September 23, 2026 speech. The Monitor’s 100 threshold indicates whether a median-income family can afford a median-priced home at the prevailing mortgage rate; 68 was reported as its lowest level in 21 years. It is a combined affordability indicator, not a mortgage-rate reading by itself.

Compare the full loan offer, not just the note rate

The note rate determines interest charged on the loan, while the annual percentage rate (APR) incorporates points, fees, and other finance charges. Comparing APR can help reveal differences in borrowing costs, but borrowers should also compare the monthly payment and the terms that produced it. For a useful comparison, request quotes for the same loan amount, term, product, and rate-lock period where possible. A national benchmark is an average, not a personal offer: Freddie Mac’s Primary Mortgage Market Survey draws on thousands of applications through Loan Product Advisor, and an individual quote depends on the borrower and loan.

How do interest rates affect mortgage lenders and servicers?

A mortgage company can originate loans, sell them, service them, or combine those activities. Rates affect those lines differently, so a change that supports one part of the business can weigh on another.

Originations and loan sales

When rates fall, more borrowers may consider refinancing, potentially increasing applications and new originations. Higher rates can reduce refinancing incentives and weaken application volume. But production revenue is not determined by volume alone: loan-sale prices, competition, origination capacity, and the spread between loan pricing and costs also matter.

A 2026 Federal Reserve study using confidential Home Mortgage Disclosure Act data estimated that, in its modeled setting, a one-standard-deviation increase in mortgage demand raised spreads by 3 to 8 basis points, loan quantities by 20 to 32 percent, and processing times by 3 to 5 days. These are estimates from that study’s setting, not a forecast for every lender or a claim that any particular interest-rate change will produce those results.

Servicing rights and refinancing

Mortgage servicing rights (MSRs) represent the expected future income from servicing loans. If rates fall unexpectedly and borrowers refinance faster, a servicer may lose future servicing fees as loans pay off, reducing MSR values. The net effect can differ across firms: hedges or refinancing-linked gain-on-sale income may partly offset that pressure, while funding, production mix, and other exposures also matter.

Do rising rates help mortgage REITs?

There is no universal rule that rising rates help—or hurt—mortgage REITs (mREITs). Their results depend on what mortgage assets they hold, how those assets are financed, how sensitive the balance sheet is to rates, how quickly borrowers prepay, and what their hedges cover.

Rate changes can affect the market value and yield of mortgage assets, the cost of short-term funding, net interest income, prepayment speeds, and the value of hedges. A REIT financing longer-lived mortgage assets with shorter-term liabilities may be exposed to changes in funding costs and spreads. Changes in rates can also prompt refinancing or slow prepayments, changing how long the assets generate interest. Hedges can mitigate some rate exposure, but they do not remove all spread, basis, liquidity, or execution risk.

For an individual mREIT, the relevant question is not simply whether rates rose or fell. It is how the move interacts with that company’s asset mix—such as agency MBS or non-agency mortgages—its liabilities and funding, rate duration, prepayment exposure, and hedge composition. An issuer’s annual-report risk factors may describe how its own book value responds to changing rates; those statements should not be generalized to every mREIT.

How one rate move reaches different balance sheets

Participant Exposure that matters Possible effect of lower rates Possible effect of higher rates
Homebuyer Loan amount, term, product, and total housing costs A new fixed-rate loan may have a lower principal-and-interest payment than an otherwise identical loan at a higher rate; refinancing may become more attractive. The payment on a new loan of the same amount and term rises, potentially reducing purchasing power.
Mortgage lender Originations, loan-sale pricing, servicing rights, funding, and hedges Refinancing may lift applications and production, while faster payoffs can reduce the value of servicing rights. Refinancing incentives may weaken, affecting application volume; other revenue and cost effects depend on the firm’s business mix.
Mortgage REIT Mortgage assets, funding liabilities, duration, prepayments, and hedges Asset values, funding expense, prepayment speeds, and hedge marks can move differently; the net result depends on the balance sheet. Asset values, funding expense, prepayment speeds, and hedge marks can move differently; the net result depends on the balance sheet.

What the Federal Reserve’s 2026 stress scenario does—and does not—say

The Federal Reserve’s 2026 severely adverse bank stress scenario assumes the mortgage-rate spread over the 10-year Treasury widens by 1.3 percentage points to 3.4 percent by the third quarter of 2026, then narrows to about 2.4 percentage points by the scenario’s end. It also assumes house prices reach a trough about 30 percent below the fourth quarter of 2025 by the fourth quarter of 2027. These are hypothetical supervisory stress assumptions used to test resilience, not a Fed forecast or a base-case prediction.
