How Mortgage Rate Buydowns Work—and When They’re Worth It

A temporary mortgage buydown subsidizes payments for a limited period, while discount points can lower the note rate long term. Compare the full payment path, upfront cost, and likely payoff date before choosing.

A mortgage rate buydown can lower what you pay each month at first, but a temporary buydown does not necessarily lower the interest rate in your mortgage note. It subsidizes payments for a limited period; after that, you owe the contractual payment. A permanent buydown instead uses discount points to reduce the rate over the life of the loan. The better choice depends on the written costs, payment schedule, how long you expect to keep the loan, and whether you can afford the full payment from the start.

What a mortgage buydown changes—and what it does not

“Buydown” can describe two different arrangements. A temporary buydown uses money set aside to cover part of the scheduled payment for a limited time. The payment is calculated as if the interest rate were lower during that period, but the mortgage note still sets the contractual payment obligation. A permanent buydown uses discount points paid at closing in exchange for a lower note rate.

That difference matters when comparing offers. A low first-year payment under a temporary plan is not proof that the loan’s note rate, principal balance, or home price is lower. The subsidy has a defined end date, and the full note-rate payment remains the benchmark for what the borrower must be able to pay.

Also distinguish principal and interest from the full housing bill. Property taxes, homeowners insurance, mortgage insurance, and any association dues can be part of a household’s monthly housing costs, but a mortgage buydown does not necessarily reduce them. The Loan Estimate and the written buydown agreement show which costs and payments are affected.

How a temporary buydown works

The borrower, seller, builder, lender, employer, or another eligible transaction party may contribute money to fund a temporary subsidy. The funds are set aside and applied according to a written agreement. The subsidy covers the difference between the payment calculated at the temporary rate and the payment at the note rate. Once the subsidy period ends, the borrower pays the note-rate amount.

The Consumer Financial Protection Bureau says temporary buydowns usually last one to three years, with payments rising annually until the arrangement ends. A plan may be described by the number of percentage points by which the payment-calculation rate is reduced in each year.

Structure Year 1 calculation rate Year 2 calculation rate Year 3 calculation rate After the subsidy
2-1 Note rate minus 2 percentage points Note rate minus 1 percentage point Not applicable Note-rate payment
3-2-1 Note rate minus 3 percentage points Note rate minus 2 percentage points Note rate minus 1 percentage point Note-rate payment

For example, if a loan’s note rate is 6%, a 2-1 plan calculates the first year’s payment as if the rate were 4%, the second year’s as if it were 5%, and the payment after the buydown at 6%. A 3-2-1 plan would use 3%, 4%, and 5% for the first three years, then return to 6%. Those are rate-calculation examples, not quoted monthly payments; the actual principal-and-interest amounts depend on the loan balance, term, note terms, and agreement.

The payment steps can make the early years easier to manage, but they create a predictable increase. Before accepting the plan, make sure the final note-rate payment fits the budget even if income does not rise or a hoped-for refinance does not happen.

What Fannie Mae’s rules require

Fannie Mae’s Selling Guide section B2-1.4-04, dated August 7, 2024, describes requirements for loans delivered to Fannie Mae. They should not be treated as universal rules for every mortgage program or lender. In that Fannie Mae context, the borrower must qualify at the note rate—not at the subsidized payment rate.

  • The temporary plan must be documented in a written agreement. The mortgage instruments continue to reflect the permanent payment terms; the buydown agreement cannot change the note.
  • The general limits are a maximum initial rate reduction of 3 percentage points, a plan lasting no more than three years, and an annual increase of no more than 1 percentage point in the rate used to calculate the borrower’s payment.
  • Fannie Mae allows temporary buydowns for principal residences and second homes under the cited guidance. Investor properties and cash-out refinances are ineligible.
  • Funds are held in custodial accounts and must be funded before delivery to Fannie Mae. Seller and other interested-party contributions are subject to applicable contribution limits.
  • If subsidy funds are unavailable, the borrower remains responsible for making the payment required by the note.

The guide also restricts certain adjustable-rate mortgage buydown plans. These requirements are specific to Fannie Mae’s rules and do not automatically govern FHA, VA, USDA, portfolio, or every other conventional loan. Ask the lender which program rules apply and check the current requirements for the specific loan.

Fannie Mae’s loan-delivery aid identifies 3-2-1 as a common temporary structure and lists the borrower, lender, employer, seller, or another interested transaction party as possible funding sources. Who pays does not change the need to understand the note-rate payment or the agreement’s conditions.

How permanent buydowns and discount points work

With a permanent buydown, a borrower pays discount points at closing to obtain a lower interest rate. The CFPB defines one discount point as 1% of the loan amount. The rate reduction for a point is not fixed: it varies by lender, loan type, and market conditions. A point therefore has no universal monthly-savings value, and quotes must be compared using the actual rate and fees offered to the borrower.

For illustration, the CFPB describes a $180,000, 30-year fixed-rate loan at 5.0% with zero points. In that example, paying 0.375 points, or $675, could reduce the example payment by $14 per month by lowering the rate to 4.875%. This is a CFPB illustration, not a current quote or a rule that every lender will offer the same reduction.

A lender credit works in the opposite direction: it can reduce upfront closing costs in exchange for a higher rate. A credit may sometimes be unrelated to the rate, so inspect the written offer rather than assuming every credit has the same trade-off. Compare the same loan type and the same points-or-credits structure across lenders; otherwise, the prices are not on equal terms.

Option What changes When the cost or benefit applies What to examine
Temporary buydown Payment is subsidized for a defined period; the note rate remains the contractual benchmark Payment relief ends on the schedule in the agreement Funding source, yearly payment schedule, total subsidy, final note-rate payment, and unused-fund terms
Permanent points Upfront cost in exchange for a lower note rate Potential payment savings continue while the borrower keeps the loan Actual point cost, quoted rate, monthly savings, and likely payoff date
Lender credit May lower upfront costs, often in exchange for a higher rate Closing-cost relief is received up front; any rate effect continues under the loan terms Credit amount, rate, and whether the credit is tied to the rate

How to decide whether a buydown is worth it

There is no reliable blanket rule that points always pay off, that a temporary buydown is always preferable, or that a borrower should plan to refinance. The comparison depends on the loan’s actual pricing and on when the borrower expects to sell, refinance, or otherwise pay off the mortgage. Ask for written offers with and without points or credits, then compare their costs over more than one plausible time horizon.

  1. Get the complete terms. Ask for the note rate, the payment-calculation rate and principal-and-interest payment in every temporary-bydown period, the full payment after the subsidy, the total buydown or point cost, who provides the funds, and the treatment of unused funds after an early payoff.
  2. Check affordability at the note rate. Budget for the contractual principal-and-interest payment from the start. Then separately account for taxes, insurance, mortgage insurance, and other housing expenses that are not reduced by the buydown.
  3. Compare the upfront money. Record how much cash is required at closing under each offer. If a seller credit is available, compare using it for a temporary buydown with using it to reduce cash-to-close or cover other eligible closing costs.
  4. Calculate cumulative costs at several dates. Compare the likely outlay over the shortest plausible time in the home or loan, the most likely holding period, and a longer period. For permanent points, compare the upfront charge with the monthly savings accumulated before the expected payoff. For a temporary plan, count the scheduled payments and identify exactly when the subsidy ends.
  5. Use a realistic payoff scenario. Include the possibility that a sale or refinance occurs earlier than expected, as well as the possibility that neither occurs. Do not treat a future refinance as guaranteed or assume that a temporary subsidy will still help after payoff.
  6. Read the documents and compare like with like. Review the Loan Estimate and the buydown agreement. Compare equal loan types and pricing structures, and confirm that the written terms match the payment schedule you were shown.

For permanent points, a simple break-even estimate is the upfront point cost divided by the monthly principal-and-interest savings. The result is the number of months of savings needed to equal the upfront cost, assuming the quoted savings stay applicable and ignoring other differences in the offers. If the borrower expects to pay off the loan before that point, the points may not recover their cost through monthly savings. If the loan remains outstanding longer, the comparison may be more favorable—but use the lender’s actual quote and expected payoff date.

Temporary plans need a different comparison because their subsidy is concentrated in the early years and then stops. Look at total payments over the expected holding period, not just the first year’s lower payment. If two offers have different note rates, points, credits, or fees, compare the full written costs and payment paths rather than treating the temporary payment alone as the deal’s price.

When seller-funded buydowns can help—and their limits

A seller- or builder-funded temporary buydown can provide near-term cash-flow relief without requiring the buyer to pay the same subsidy amount directly at closing. It is still a negotiated transaction credit, not a lower home price or a lower note rate. Applicable program limits on seller and other interested-party contributions may restrict how much can be used or how it can be applied.

Consider the alternative use of the same credit. Reducing cash-to-close may matter more to a buyer who needs funds for moving expenses, repairs, reserves, or other eligible closing costs. A temporary buydown may be more useful to a buyer who can afford the full payment but wants a defined period of lower payments. The right choice depends on the buyer’s cash needs and the loan’s written terms, not simply on the size of the first-year payment reduction.

Freddie Mac reported that temporary buydowns were used in 2.8% of its funded conforming, owner-occupied, 30-year fixed-rate purchase mortgages in June 2023; the share peaked at 7.6% in December 2022. These are dated figures for Freddie Mac’s specified loan segment, not a current estimate of the share of all U.S. mortgages or a measure of whether buydowns are financially worthwhile.

Questions to resolve before accepting an offer

  • What is the note rate, and what is the exact principal-and-interest payment at that rate?
  • For each temporary period, what rate is used to calculate the payment and what is the scheduled amount?
  • Who funds the subsidy or points, and are the contributions permitted under the loan program?
  • If the loan is paid off early, does the agreement direct any unused subsidy funds to the borrower or lender? Do not assume there will be a refund unless the written agreement says so.
  • Would using a seller credit for closing costs or cash-to-close solve a more important need?
  • What do Loan Estimates show for comparable offers with and without points or credits?

The CFPB’s Loan Estimate guidance encourages borrowers to compare offers and evaluate points or credits in light of how long they expect to keep the home or loan. The relevant evidence is the written Loan Estimate and buydown agreement, not an advertised rate or a payment shown without its subsidy schedule. No tax conclusion about borrower- or seller-funded buydown amounts follows from these loan mechanics; tax treatment depends on current tax rules and transaction facts.
