How Mortgage Lenders Treat Business Write-Offs and Add-Backs

A mortgage lender does not simply use your tax-return profit. It applies loan-guide cash-flow adjustments, evaluates stability and liquidity, and may add back only specified business deductions.

Business write-offs do not automatically reduce your mortgage income, and they do not automatically become income again. A lender starts with the profit or loss on your tax return, then performs a separate cash-flow analysis under the loan program’s rules. Some specified deductions—especially recurring depreciation and other noncash or nonrecurring items—may be added back. Other expenses, losses, exclusions, or obligations may still be deducted. The underwriter also tests whether the income is stable, likely to continue, available to you, and supported by the business’s cash and ownership structure.

Fannie Mae’s self-employed underwriting guidance describes the objective as determining “the amount of income that can be relied on by the borrower in qualifying for their personal mortgage obligation.” That is why the number on a tax return and the qualifying monthly income on a mortgage worksheet can differ substantially.

What a mortgage add-back actually means

An add-back is an underwriting adjustment to a business cash-flow calculation. It is not a tax amendment, a refund of taxes, or permission to ignore an expense. The lender begins with the applicable tax-return figure and adjusts it only as the loan guide allows and the file facts support.

For example, depreciation can reduce taxable profit even though no cash left the business during that tax year. A guide may therefore permit depreciation to be added to cash flow. By contrast, a cash expense that genuinely consumed business funds generally cannot be treated as available personal income merely because it appears on a return.

The lender’s analysis normally asks four separate questions:

  • What income or loss did the business report?
  • Which listed adjustments are permitted for this entity and return form?
  • Is the resulting income recurring, stable, and reasonably expected to continue?
  • Can the borrower actually receive the money without weakening the business?

A tax deduction answers a tax question. An add-back answers a mortgage-repayment-capacity question. The two systems overlap, but they are not interchangeable.

Why your tax-return profit is only the starting point

Self-employed borrowers often report lower taxable income than their gross receipts suggest because they deduct equipment depreciation, home-office costs, amortization, casualty losses, travel, meals, and other legitimate expenses. A lender cannot simply use gross revenue: revenue may be volatile, committed to payroll or inventory, or shared with other owners.

Instead, the underwriter prepares a written personal-income analysis and, when required, a business-income analysis. The analysis can average or otherwise evaluate multiple years, identify a rising or falling trend, remove one-time items, and limit the result to the borrower’s ownership share. The exact formula depends on the loan guide, entity type, return schedules, and lender overlays.

A business with rising sales, consistent earnings, adequate liquidity, and a history of making distributions presents a different risk from one with declining revenue, repeated losses, or cash tied up in operations—even if both show the same taxable profit in the latest year.

Schedule C: sole proprietors

Schedule C reports income or loss from a sole proprietorship. Under Fannie Mae guidance, the lender may adjust the reported net profit or loss to determine business cash flow and must distinguish recurring from nonrecurring income.

Items the guide identifies for addition

For a Schedule C analysis, Fannie Mae lists these recurring items as additions to cash flow when applicable:

  • Depreciation
  • Depletion
  • Business use of a home
  • Amortization
  • Casualty losses

These are guide-based adjustments, not a promise that every lender will use every item in every file. The lender still reviews the underlying business and the consistency of the expense.

Items that can reduce the calculation

Nonrecurring income is deducted rather than treated as dependable earnings. The Schedule C guidance also calls for deducting the exclusion for meals and entertainment reported on the schedule. That exclusion reflects an amount that was not deductible for tax purposes; it should not be mistaken for extra personal cash.

Other business expenses remain relevant when they represent continuing cash requirements. A borrower should not assume that an underwriter will add back every line described informally as “noncash” or “one time.” The lender follows the specific worksheet and documentation standards for the loan being requested.

Partnerships and LLCs

Partnership and LLC treatment is more complicated because the return can show income allocated to the borrower even when the borrower did not receive an equivalent cash distribution. Under the cited Fannie Mae requirements, when business returns are required and the borrower owns 25% or more, the lender evaluates the business’s cash flow and financial position.

Business viability comes before add-backs

The analysis looks for stable and consistent income and positive sales and earnings trends. If the business does not meet those standards, income from it cannot be used to qualify under the applicable Fannie Mae section, regardless of attractive add-backs.

Potential additions can include depreciation, depletion, amortization, casualty losses, and other losses that are not consistent and recurring. The lender considers only the borrower’s proportionate share of relevant business items, not the partnership’s entire income.

Distributions and liquidity

K-1 income is not automatically spendable income. The lender may use it when distributions are documented as consistent with the business income or when the business has enough liquidity to support a withdrawal. A profitable partnership that keeps all cash to fund inventory, debt service, or expansion may not support the same qualifying income as a business that regularly distributes funds.

The calculation can also subtract the travel and meals exclusion, inconsistent or nonrecurring other income, and certain short-term debt obligations identified by the guide. Ask the lender to identify each subtraction rather than assuming the K-1 bottom line is the answer.

Corporations, including S corporations

Corporate income is evaluated through the company’s return, the borrower’s ownership, and the company’s ability to make withdrawals. Fannie Mae says corporate income can be used only when it is stable and consistent, sales and earnings trends are positive, and liquidity supports withdrawals without severe negative effects on the corporation.

Ownership and share of cash flow

The analysis considers the borrower’s share of the corporation’s income and expenses. The cited guidance states that earnings may not be used unless the borrower owns 100% of the business. Because corporate structures and loan programs can differ, confirm the current guide and any lender overlay when ownership is less than complete.

Possible additions and subtractions

Potential add-backs include depreciation, depletion, amortization, casualty losses, net operating losses, and other special deductions that are not consistent and recurring. The guide also identifies possible subtractions, including the travel and meals exclusion, tax liability and dividends, and certain short-term obligations.

Corporate retained earnings are not the same as personal income. An underwriter must be satisfied that taking money from the company will not impair payroll, taxes, debt payments, working capital, or normal operations.

K-1 income and guaranteed payments

For a borrower with less than 25% ownership, Fannie Mae’s Schedule K-1 requirements call for the most recent two years of signed personal returns and K-1s, along with a two-year income history. Rental-only K-1 income has a separate provision.

The lender may consider K-1 income when it verifies distributions consistent with business income or adequate business liquidity. A K-1 allocation by itself does not prove that cash was available for a mortgage payment.

Guaranteed partner payments can be included when the borrower has a two-year history. The guide describes an exception for certain recently acquired nominal ownership interests in professional-services partnerships when the partnership agreement and current year-to-date income support the payments. Ownership of 25% or more is handled under the self-employed-borrower requirements rather than the limited-ownership K-1 process.

Fannie Mae’s guide page lists an October 7, 2026 announcement. Requirements can change, so the lender should confirm the live guide version when underwriting the file.

How lenders test stability and continuation

Two years of earnings history is the general expectation for demonstrating that self-employment income is likely to continue. The underwriter reviews sales, expenses, net income, ownership, distributions, and business liquidity over time.

Common trend outcomes

  • Stable or rising: Income may be usable when documentation supports continuation and the business can fund withdrawals.
  • Declining: The lender may use a lower recent figure, require an explanation and current records, or reject the income if the decline indicates that it is not sustainable.
  • Highly fluctuating: Large swings can lead to conservative averaging or a request for more evidence of recurring contracts, backlog, or current profitability.
  • Losses or negative trends: A business may fail the applicable test even when tax deductions create large theoretical add-backs.

These are decision paths, not guaranteed formulas. The lender’s written analysis should explain how the trend was handled.

Documents you may need

Fannie Mae generally calls for signed federal individual returns or complete IRS transcripts for the relevant years. Business returns may also be required, depending on the entity and ownership. The file should contain a written evaluation of personal income and, when applicable, business income.

Typical evidence

  • Signed individual federal returns or complete IRS transcripts
  • Business returns for the most recent two years when required
  • Schedule C, K-1, corporate, or partnership schedules supporting the calculation
  • Evidence of distributions or business liquidity
  • Business bank statements, a balance sheet, or other financial statements when requested
  • An audited or unaudited profit-and-loss statement when needed to support stability or continuance

A current year-to-date profit-and-loss statement is not required for most businesses. The lender may request one when the application is dated more than 120 days after the business tax-year end if it believes the statement is necessary. Only the borrower’s proportionate share of applicable profit-and-loss items may be considered.

When one year of returns may be enough

A limited one-year-return option exists only when specific conditions are met. The guide requires five years of business existence and five consecutive years of at least 25% ownership, plus a cash-flow analysis following the guide’s principles. Meeting one condition does not waive the others.

Using business money for the mortgage transaction

If business assets will fund a down payment, closing costs, or reserves while self-employment income is used to qualify, the lender performs a business cash-flow analysis to ensure the withdrawal will not harm the company. Recent business statements, a current balance sheet, or other evidence may be requested.

This is a separate question from whether business income qualifies. A borrower can have qualifying income but still need to prove that removing a proposed amount from the company will not create a severe liquidity problem. Conversely, substantial business cash does not replace the requirement to document stable personal qualifying income.

Illustrative cash-flow calculation

The following numbers are hypothetical to show the logic, not a prediction of a lender’s result. Suppose a sole proprietor reports $90,000 of Schedule C net profit. The return also shows $18,000 of recurring depreciation, $6,000 of business-use-of-home expense, and $4,000 of nonrecurring income. A guide-based worksheet might start with $90,000, add permitted recurring items totaling $24,000, and deduct the $4,000 nonrecurring income, producing an illustrative annual cash-flow figure of $110,000 before any other required adjustments.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The lender may then examine another year, apply a trend or averaging method, verify that the business remains viable, and divide the accepted annual amount over the program’s qualifying period. The $110,000 illustration is not automatically $9,166.67 of monthly qualifying income; the final monthly figure depends on the full two-year analysis and the applicable underwriting rules.

Why write-offs can lower borrowing capacity

Some deductions can be added back, but not all. Cash expenses, recurring obligations, declining revenue, nonrecurring income, ownership limits, and inadequate liquidity can reduce the amount that qualifies. A business owner who maximizes legitimate deductions may therefore qualify for less than an employee with the same gross receipts but higher reported taxable income.

That does not mean a borrower should change legitimate tax reporting. Tax returns must accurately reflect the business. Mortgage preparation should focus on supplying complete records, explaining unusual items, and choosing a lender familiar with the applicable self-employed guidelines—not on manufacturing income or omitting lawful deductions.

Questions to ask before submitting an application

  1. Which agency or investor guide governs this loan, and are there lender overlays?
  2. For my entity, which tax-return lines may be added back and which must be subtracted?
  3. Will you use my full business income or only my proportionate ownership share?
  4. What evidence of distributions or business liquidity do you require?
  5. How will you handle a declining or unusually strong recent year?
  6. Do you need business returns, transcripts, a current P&L, a balance sheet, or bank statements?
  7. If I use business funds for closing or reserves, what withdrawal analysis will you perform?
  8. Can you provide the written calculation showing how annual qualifying income becomes monthly income?

Common mistakes and how to avoid them

  • Calling every deduction an add-back: Use the loan guide’s permitted categories, not a generic tax-preparation list.
  • Using gross revenue: Revenue is not the same as cash available to the owner.
  • Counting all partnership or corporate earnings: The analysis may be limited to the borrower’s ownership share.
  • Ignoring distributions: Allocated K-1 income may not be usable without distribution evidence or adequate business liquidity.
  • Providing only the latest return: Two years is the general expectation unless a documented exception applies.
  • Waiting to explain a decline: Prepare current financial statements and a factual explanation before underwriting begins.
  • Assuming one lender’s worksheet is universal: Investor rules and lender overlays differ and can be revised.

The practical bottom line

Mortgage underwriting treats business write-offs as inputs to a documented cash-flow analysis, not as an automatic penalty and not as free income. Fannie Mae’s rules permit specific additions for items such as recurring depreciation, depletion, home-business use, amortization, and casualty losses, while also requiring the lender to account for nonrecurring income, exclusions, obligations, ownership share, business trends, and liquidity. The decisive figure is the income the lender can reasonably rely on for the mortgage—not simply the taxable profit printed on the return.
