How Mortgage-Backed Securities Differ From Mortgage REITs

A mortgage-backed security (MBS) is a debt security tied to cash flows from a pool of mortgages. A mortgage REIT (mREIT) is a company that finances real estate through loans or invests in mortgage-related securities, including MBS. The distinction is between a security and a company: an mREIT can own MBS, so the two are not necessarily competing investments.

The basic difference: a security versus a company

An MBS gives its holder a claim to principal and interest collected from a pool of mortgage loans, subject to the security’s terms. Investor.gov, the SEC’s investor-education website, describes MBS as debt obligations representing claims to cash flows from mortgage pools. The investor holds the security, not a direct ownership interest in the homes securing the mortgages.

A mortgage REIT is a real estate investment trust whose business focuses on mortgage financing. It may lend directly against real estate, invest in mortgage-backed securities, or use both approaches. An investor in an mREIT generally holds a security issued by the company—often shares—not a direct claim on the payments from one particular mortgage pool. The investor’s results depend on the company’s portfolio, funding, expenses, hedging, and management as well as mortgage-market conditions.

That difference matters when comparing risks or trying to understand where payments come from. An MBS investor is exposed to the terms and performance of a particular pool or structured deal. An mREIT investor is exposed to the company’s overall business and financing choices. If the mREIT owns MBS, its shareholders can have indirect mortgage-security exposure layered inside company-level exposure.

Question Mortgage-backed security Mortgage REIT
What is it? A debt security backed by claims to cash flows from mortgage loans. A company or investment vehicle that finances real estate directly or invests in mortgage-related securities.
What does an investor hold? A claim on the pool’s cash flows, either through a pass-through share or a structured tranche. A security issued by the company; exposure depends on its business, portfolio, and financing.
Where does cash flow start? Borrowers’ principal and interest payments, allocated under the security terms. Portfolio income, after funding costs, expenses, hedging results, and other company-level effects.
What needs close inspection? Issuer or guarantor, pool or tranche, payment priority, coupon, maturity, and prepayment exposure. Portfolio, leverage, hedges, issuer filings, expenses, and trading or redemption terms.

How an MBS turns mortgage payments into investor cash flow

Mortgages generate principal and interest payments over time. In a basic pass-through MBS, payments collected from the pool are passed to investors on a pro-rata basis, according to the security’s terms. The investor’s cash flow therefore depends not only on the borrowers paying but also on how quickly they repay principal.

Some MBS are more complex. Collateralized mortgage obligations (CMOs) and real estate mortgage investment conduits (REMICs) can divide a pool’s cash flows into classes, or tranches. A tranche may have a specified payment priority, coupon, principal balance, prepayment exposure, or expected maturity. The structure determines how available principal and interest are allocated across the classes. Two tranches backed by similar mortgages can therefore have different payment timing and risk.

Homeowners may refinance when interest rates fall. If they repay their mortgages early, principal can return to MBS investors sooner than expected. The investor then has to reinvest that money, potentially when new investments offer less attractive terms. This is prepayment and reinvestment risk: the borrower’s option to repay early changes the timing of the investor’s cash flows.

A stated maturity or expected payment schedule should not be mistaken for certainty about when all principal will arrive. For a structured deal, payment priority and prepayment behavior can affect each tranche differently. The offering documents are where an investor should look for the tranche’s terms and how cash flows are allocated.

Who issues an MBS, and what a guarantee does—and does not—mean

Investor.gov says most MBS are issued by Ginnie Mae, Fannie Mae, or Freddie Mac, and private institutions also securitize mortgages. These categories should not be treated as interchangeable guarantees.

  • Ginnie Mae: Its MBS carry the full faith and credit backing of the U.S. government, as described by Investor.gov.
  • Fannie Mae and Freddie Mac: Their securities have certain guarantees, but are not backed by the full faith and credit of the U.S. government.
  • Private-label MBS: These are issued through private institutions’ securitizations; do not assume they have the same guarantee as a government-backed security.

A guarantee can address specified payment obligations, but it does not make every MBS feature risk-free or make all securities equivalent. Investors still need to identify the issuer or guarantor, the pool or tranche, and the specific obligations described in the offering materials. Market and liquidity risks also remain relevant to MBS investors, according to Investor.gov.

How a mortgage REIT earns income and uses financing

An mREIT can generate income by making mortgage or other real-estate loans, by holding MBS, or through a combination of mortgage-related investments. Its income is not simply the pass-through of one pool’s borrower payments. Company-level results also reflect the cost of borrowing, operating expenses, any hedging results, and decisions about the assets and liabilities it holds.

The SEC’s Investor Bulletin on publicly traded REITs says mortgage REITs tend to use more borrowed capital than REITs focused on owning property. Borrowing can magnify the effect of changes in asset values, financing costs, and interest rates on a company’s results. It can also make the relationship between mortgage income and shareholder returns less direct than it is for a pass-through security.

Many mREITs use derivatives or other hedging strategies to manage interest-rate and credit risks, according to the SEC bulletin. A hedge is a risk-management tool, not a guarantee against loss. Its effect depends on the exposures being hedged and on the company’s strategy. A reader should not assume that every mREIT uses the same instruments, degree of leverage, or portfolio approach.

Interest rates can affect both sides of an mREIT’s business: the value or income from mortgage assets and the cost or availability of financing. Credit conditions can affect borrowers and the value or performance of loans and securities. Leverage and hedging add further company-specific pathways through which those conditions can affect results. The exact balance varies by issuer, so the label “mortgage REIT” is not enough to predict how a particular company will respond.

The risks differ because the investor sits at a different level

Both investments are connected to mortgage markets, but the exposure is not identical. An MBS is a claim structured around mortgage-pool cash flows. An mREIT is an operating investment vehicle whose shareholder or security holder is exposed to the issuer’s aggregate assets, liabilities, and decisions.

Risk channel How it can matter for an MBS How it can matter for an mREIT
Prepayment and reinvestment Early borrower repayment changes the timing of principal returned to investors and may force reinvestment on less attractive terms. Mortgage prepayments can affect the company’s assets, income, and reinvestment decisions; the impact depends on its holdings and financing.
Interest rates Rate changes can affect market value and borrowers’ refinancing behavior. Rate changes can affect asset values or income, funding costs, and hedging results.
Credit Borrower and pool characteristics, plus any applicable guarantee, matter to payment exposure. Loan and security credit exposure can affect portfolio performance; issuer-specific holdings and protections matter.
Liquidity and market price Investor.gov identifies market and liquidity risks for MBS. Share or security prices and the ability to sell or redeem depend on the specific issuer and whether it is publicly traded, non-traded, or private.
Leverage, hedging, and company decisions These are not the central features of a basic pass-through claim, though the deal’s structure and terms still govern exposure. Borrowing, hedges, expenses, and management decisions add issuer-level risks to mortgage exposure.

The table describes risk channels, not a ranking of which investment is safer. The actual risk of an MBS depends on its structure, guarantee, and terms; the risk of an mREIT depends on its own portfolio, financing, trading status, and disclosures. Neither label alone establishes a return, yield, or likelihood of loss.

REIT qualification rules are not a return promise

In the 2022 U.S. Code edition of Internal Revenue Code §856, the REIT qualification tests include at least 75% of gross income from specified qualifying sources, at least 95% from a broader set of qualifying income, and at least 75% of assets in specified qualifying categories. The statutory language includes qualifying mortgage interest within the income tests and certain REMIC interests among real-estate assets. Each test is subject to definitions, exceptions, and other conditions in the statute.

These are legal qualification thresholds, not market-performance figures and not a promise that an investor will receive a particular distribution. They help explain how mortgage-related income and assets can fit within a REIT structure. Do not reduce them to a simple claim that every REIT must distribute a particular percentage without checking the applicable, current statutory provisions and conditions. The cited statutory edition is from 2022; readers assessing a current issuer should verify current law and consult the issuer’s disclosures.

Trading access and liquidity depend on the specific investment

FINRA distinguishes equity REITs, which generally own and operate properties; mortgage REITs, which finance real estate directly or through MBS; and hybrid REITs, which combine approaches. It also distinguishes publicly traded, public non-traded, and private REITs. These forms can differ in access and liquidity. Calling an investment an mREIT does not establish that its shares trade on an exchange or can be sold readily.

That is different from asking whether an MBS itself can be bought or sold. MBS are securities, but the relevant market, liquidity, and terms depend on the particular security. Before comparing an mREIT with an MBS, determine what is actually offered: a security tied to a pool or tranche, a security issued by an mREIT, or an investment vehicle that holds REIT securities. The name alone does not settle the question of liquidity or underlying exposure.

What to check before evaluating a particular MBS or mREIT

Use the documents for the specific offering or issuer rather than relying on a category label. For an MBS, that means understanding the collateral and the rules for allocating payments. For an mREIT, it means examining the company’s current disclosures, including how it finances and manages its portfolio. The SEC’s Investor Bulletin advises reviewing the latest Form 10-K for an issuer’s risk factors; a Form 10-Q can provide subsequent quarterly disclosures.

For an MBS

  • Identify the issuer and any guarantor, and read what the guarantee covers rather than assuming that all agency-related securities have identical backing.
  • Determine whether the security is a pass-through or a structured CMO/REMIC tranche. For a tranche, examine payment priority and how principal and interest are allocated.
  • Review the coupon, principal balance, maturity terms, and prepayment exposure described in the offering materials.
  • Consider how early repayment could alter cash-flow timing and reinvestment needs, and account for market and liquidity risks identified for MBS.

For an mREIT

  • Read the latest Form 10-K risk factors and more recent Form 10-Q disclosures, where available, for the issuer’s own description of its risks and business.
  • Check whether it lends directly, holds MBS, or combines approaches; then review the portfolio and how the issuer finances it.
  • Look at the company’s disclosures on leverage, interest-rate and credit exposure, and hedging. Do not infer that hedging removes those risks.
  • Establish whether the security is publicly traded, non-traded, or private, and review the applicable trading or redemption terms and fees.

This checklist is a way to compare the structure and disclosures of specific investments; it is not an individualized investment recommendation. If you are comparing an MBS with an mREIT security, compare the actual documents and exposures, not just the words in the product name.
