A GST revenue shortfall can leave a state with less room to fund development and capital projects after meeting committed expenses such as salaries, pensions and interest. India’s temporary GST compensation guarantee used a 14% annual growth benchmark, but that arrangement ended on 30 June 2022. A budget squeeze can create difficult choices for public services; by itself, however, a revenue gap does not prove that a particular service was cut.
What a GST revenue shortfall means for a state
A state faces a revenue shortfall when revenue available to it falls below the amount assumed in its budget or needed to support its planned spending. A gap may arise because collections or transfers are lower than forecast, or because the government has committed to spending more than its revenue can comfortably support. The effects depend on the size and timing of the gap, the state’s other receipts, its existing obligations and its ability to borrow or adjust spending.

GST matters because it is part of the revenue framework shared between the Union and the states. The central question for state finances is not simply whether GST collections rose or fell nationally. It is how much revenue a particular state actually receives, how that compares with its budget assumptions, and whether other income or transfers offset any weakness.
That distinction matters when reading headlines about “GST compensation.” The former compensation guarantee was a specific, time-limited arrangement for the transition to GST—not an ongoing promise to make up every future GST-related revenue gap. Its formula, the cessation of transfers and the budget choices a state might make afterward are separate issues.

How the former GST compensation guarantee worked
The GST (Compensation to States) Act, 2017 set out a projected-revenue formula for a five-year transition period, from 1 July 2017 through 30 June 2022. For that period, projected revenue was calculated by applying a statutory annual growth assumption of 14% to a state’s base-year revenue. Compensation was the difference between the projected revenue and actual revenue, where a difference was due under the Act.
The formula was intended to provide a defined transition guarantee, rather than to insure states indefinitely against every later revenue fluctuation. The Act provided for provisional calculations at two-month intervals, followed by a final calculation using figures audited by the Comptroller and Auditor General (CAG). Its section 6 says: “The projected revenue for any year in a State shall be calculated by applying the projected growth rate over the base year revenue of that State.”
The guarantee also had a specific end date. The Sixteenth Finance Commission’s 2026 report records that transfers from GST compensation cess to states ceased on 30 June 2022. States reported budget imbalance after those transfers ended. The cessation means the old statutory transition formula should not be described as an automatic compensation entitlement for shortfalls in later years.

Why a revenue gap can narrow budget choices
A state budget is not a single pool of money that can be redirected without consequence. Governments must manage regular obligations alongside discretionary priorities. If available revenue is weaker than expected, each additional rupee spent on one commitment may leave less room for another, unless the state finds offsetting revenue, receives transfers or borrows.
PRS Legislative Research’s State of State Finances 2025-26 reports that states had a revenue deficit in 2023-24. It also reports that 53% of revenue receipts went to salaries, pensions and interest payments, while 9% went to subsidies. Those aggregate shares help explain why a state may have limited flexibility when receipts disappoint: a substantial portion of revenue is associated with recurring expenses or policy commitments.
These figures are context, not proof that GST weakness caused any particular spending cut. They are aggregate figures for states in 2023-24, not a causal analysis of the effect of GST revenue in each state. A state-specific claim about a service needs evidence from that state’s budget, accounts or audit that connects the revenue pressure to a change in the relevant allocation or outcome.

What a state can do when receipts fall short
There is no single response. A state may combine several approaches, and the choice can affect different parts of its budget in different ways.
- Borrow: Borrowing can provide funding in the near term, but it creates debt and future repayment obligations. A past example is the Union government’s back-to-back loan facility in lieu of GST compensation shortfall. The Ministry of Finance reported that ₹75,000 crore was released to states and Union Territories with legislatures on 15 July 2021. It said the funds could help states plan public expenditure, including health infrastructure and infrastructure projects. This was a historical measure; the release does not establish that the same facility is available today. Ministry of Finance release, 15 July 2021.
- Reprioritise spending: Governments can adjust the timing or scale of projects and other spending. Deferring a capital project may ease immediate pressure, but it can also delay the infrastructure or development benefit the project was meant to deliver.
- Seek or use other transfers: Transfers from other levels of government may help fill a gap, depending on the applicable arrangements. Such transfers should not be confused with the expired GST compensation guarantee.
- Adjust other revenues or commitments: A state can consider changes to its own receipts or planned spending. The practical options and their consequences depend on state policy, legal obligations and economic conditions; the available evidence does not establish one uniform response across states.
These are possible budget responses, not a claim that every state used all of them or that each one followed a GST-related shortfall. Evidence of an actual response needs to be tied to a specific state and financial year.
Why exposure differs from one state to another
States do not necessarily experience the end of compensation transfers or changes in GST receipts in the same way. The Sixteenth Finance Commission records state concerns about SGST buoyancy, GST’s destination-based nature, fiscal autonomy and the end of compensation transfers. These are positions raised by states in a national fiscal discussion; they are not, on their own, a measurement of each state’s realized loss.

The Commission records Tamil Nadu’s estimate of a nearly ₹20,000 crore shortfall for 2024-25 in the context of compensation-cess cessation. That figure should be attributed to Tamil Nadu as reported by the Commission, not treated as an independently verified national estimate or as a measure of every state’s exposure. State estimates can use different assumptions and refer to different comparisons, so the underlying year and accounting basis matter.
A fair state-to-state comparison should separate revenue exposure from later budget outcomes. Useful measures include own SGST collections, apportioned IGST where available, and the state’s forecast or audited actual; the historical compensation entitlement and transfers during the five-year transition; and budget flexibility, including revenue balance and recurring commitments. Any claim about a service response needs evidence beyond a revenue figure.
What one audited state example shows—and what it does not
The CAG’s 2024 State Finance Audit Report for Madhya Pradesh provides an example of how compensation and related borrowing may appear in a state’s audited accounts. For Madhya Pradesh, it gives calculated compensation of ₹38,773.15 crore for 1 July 2017 through June 2022 and compensation received of ₹22,867.71 crore, a reported difference of ₹15,905.44 crore. It also records back-to-back loans of ₹4,542 crore in 2020-21 and ₹7,011 crore in 2021-22.

Those figures describe Madhya Pradesh and the compensation period ending in June 2022. They are not an all-state total, a measure of post-2022 compensation entitlement or evidence that a particular Madhya Pradesh service was reduced. The distinction between a calculated amount, compensation received and loans is important: each describes a different part of the state’s account.
How to check whether a reported shortfall affected services
A headline may use “shortfall” to refer to a forecast miss, a compensation claim, a temporary cash-flow problem or a later budget imbalance. Before drawing conclusions about public services, check the claim against the relevant state and year.
- Identify what is being measured. Is the figure actual SGST or other GST-related revenue, a budget estimate, a claimed compensation amount, or a transfer that was received? Do not treat those categories as interchangeable.
- Check the period and accounting status. Establish the financial year and whether the number is an audited account, revised estimate or budget estimate. The Reserve Bank of India’s state-finance publication tables distinguish years and categories and draw on state budgets, so a value should be read with its stated status and units.
- Separate the old guarantee from later financing. The statutory compensation period ended on 30 June 2022. A later loan, transfer or state estimate is not automatically a payment under that former guarantee.
- Look for the budget response. To establish that a state changed a service budget, look for the relevant line item, a revised or actual allocation, an audit finding, or a clear explanation in the state’s budget documents. A general statement about fiscal pressure cannot identify which service was affected.
- Distinguish an allocation change from a service outcome. A lower or delayed allocation can signal a budget trade-off, but it does not by itself show what residents experienced. Service outcomes may depend on other funding, timing and implementation as well as the state budget.
What can be concluded about public services
When revenue is tight, states may face trade-offs between meeting recurring commitments, maintaining existing programmes and investing in future capacity. Capital spending is one area that can be delayed or scaled back when a government tries to manage immediate pressure, while borrowing may shift some costs into later years. These are plausible budget risks, not evidence that a particular school, hospital, transport service or other programme was cut because of GST.
The available national context establishes that states had a revenue deficit in 2023-24 and that salaries, pensions, interest and subsidies accounted for substantial shares of revenue receipts. The historical loan release shows that borrowing was used as a bridge during the compensation period. The audited Madhya Pradesh example documents that state’s compensation figures and loans. None of these facts alone demonstrates a direct, nationwide causal chain from a GST revenue shortfall to a named public-service reduction.
For readers assessing a specific claim, the most reliable conclusion comes from matching the state, year, revenue measure and evidence of spending response. Without that link, it is accurate to say a shortfall can constrain fiscal room and create pressure on budget choices—not that it necessarily caused a particular service to deteriorate.
