How GST Compensation and Revenue Shortfalls Affect State Budgets

India’s GST compensation guarantee ended on June 30, 2022, but cess collection continued for liabilities and pandemic-era loan servicing. The budget impact varied by state and depends on revenues, transfers, deficits and spending—not the national timeline alone.

India’s five-year GST revenue-compensation guarantee for states ended on June 30, 2022. The compensation cess continued through March 31, 2026 to help meet liabilities and repay pandemic-era borrowing, but that continuation did not extend the guarantee. The budget effect differs by state: past reliance on compensation, subsequent GST receipts, central transfers, grants, borrowing capacity and spending choices all matter.

What the GST compensation guarantee covered

When India introduced the Goods and Services Tax (GST) on July 1, 2017, states moved into a new tax system that replaced or subsumed several state-level indirect taxes. To address the risk that this transition would reduce state revenue, the Union government guaranteed compensation for five years. The period ended on June 30, 2022.

The guarantee was based on a calculation, not a promise that each state’s GST receipts would grow by exactly 14% every year. The framework took 2015-16 revenue as the base and assumed annual growth of 14% to calculate protected revenue during the transition. Compensation was determined by comparing that protected amount with actual GST revenue under the framework.

The difference between a protected-revenue calculation and actual collections matters. The 14% figure was the benchmark used to calculate the guarantee; it was not a forecast of what every state would actually collect, nor a permanent growth entitlement after the guarantee expired. After June 2022, states no longer received compensation under that original five-year arrangement when actual receipts fell below the benchmark.

Why the compensation cess continued after the guarantee ended

A compensation cess on specified goods and services was credited to the compensation fund used to meet compensation payments. The cess was a funding mechanism, while the state guarantee was a time-limited commitment. The end of the guarantee therefore did not mean that every related financial obligation disappeared at the same time.

Collections initially proved sufficient, but the relationship between cess receipts and compensation needs reversed in 2019-20. The COVID-19 pandemic then depressed collections while compensation demands remained. To bridge the fund shortfall, the Union government borrowed and passed funds to states as back-to-back loans. It reported borrowing ₹1.10 lakh crore in 2020-21 and ₹1.59 lakh crore in 2021-22 for this purpose.

Official material describes the cess as continuing through March 31, 2026 to meet shortfall-related liabilities and service those pandemic-era loans. That continuation should not be read as a renewed guarantee to make up state revenue losses after June 2022. The sources addressed here do not establish what policy or legal arrangements apply after March 2026.

What was paid and when

Two official payment statements use different cut-off dates and qualifications, so they should not be treated as competing figures for the same period. The Ministry of Finance reported that ₹86,912 crore in compensation payable had been released through May 31, 2022. Later, GST Council material stated that all provisionally admissible compensation through June 30, 2022 had been paid. The first statement is tied to the May 31 cut-off; the later statement covers provisionally admissible compensation through the end of the transition period.

The distinction between amounts paid through a particular date and amounts provisionally admissible through the full period is useful when reading headlines or comparing official statements. Neither statement says that the guarantee continued beyond June 30, 2022, and neither should be recast as a measure of the eventual budget impact in every state.

Why the budget impact is different from one state to another

Compensation had been a meaningful revenue backstop for some states and Union Territories, while others depended less on it. The Reserve Bank of India (RBI), in its 2022 analysis, identified Puducherry, Punjab, Delhi, Himachal Pradesh, Goa and Uttarakhand as jurisdictions where compensation averaged more than 10% of tax revenue over the period analyzed. This is a historical measure of dependence, not a current ranking of fiscal stress or a statement that each jurisdiction faced the same budget gap after the guarantee ended.

RBI also reported that ten states’ 2022-23 budget estimates projected GST revenue growth below the former 14% protected-growth benchmark. Those were estimates prepared for 2022-23, not actual results and not a forecast for later years. They show why the expiry could matter to budget planning, but do not establish how any one state ultimately performed.

For a particular state, the adjustment depends on more than the lost compensation receipt. Relevant factors include the state’s own State GST (SGST) collections, the state’s share of central GST (CGST) devolution, tax buoyancy, grants from the Centre, available borrowing room, and the government’s revenue and spending decisions. A state with stronger own-tax growth or other transfers may absorb the change differently from one that had relied heavily on compensation and has fewer replacement receipts.

How a revenue shortfall can affect services and investment

A revenue shortfall is a gap between receipts available to a government and what its budget assumed or needs to fund. When a recurring revenue backstop disappears, the state must adjust if replacement receipts do not keep pace with planned expenditure. That adjustment can influence the money available for recurring services as well as capital plans, but the direction and size of the effect are state-specific.

  • Recurring services: Salaries, operations, maintenance and other ongoing commitments compete for revenue. A weaker receipt position can make it harder to sustain planned spending without reallocating funds or increasing other receipts.
  • Capital outlay: Infrastructure and other investment may face pressure if a state chooses to protect recurring expenditure or reduce borrowing. The budget figures, rather than the end of compensation alone, are needed to establish whether capital spending actually changed.
  • Deficits and financing: A state may use available borrowing capacity or revise its fiscal plan, but the resulting deficit and financing position depend on its whole budget, not just GST compensation.
  • Transfers and grants: Central transfers can change the amount of revenue available to a state. RBI’s later state-finance material reports that grants from the Centre contracted following the cessation of GST compensation, while other transfers and state fiscal conditions continued to vary.

The aggregate evidence does not support saying that every state cut spending because compensation ended. A change in revenue can coincide with many other changes in expenditure, transfers, economic conditions and policy. To attribute a particular spending decision to the expired guarantee, a reader needs state-level budget or accounts evidence, not just the national timeline.

How to assess a state’s exposure without confusing estimates and outcomes

A useful comparison separates the state’s historical dependence on compensation from its later revenue performance and overall fiscal position. For a fair comparison, keep the period and accounting status consistent: actual accounts, provisional accounts, revised estimates and budget estimates are different kinds of evidence. A budget estimate expresses a plan or projection; it is not proof of the amount eventually collected or spent.

Measure What it helps show How to interpret it carefully
Compensation as a share of tax revenue How much the state relied on the compensation backstop during a specified historical period. Use the stated period and denominator. The RBI’s above-10% finding applies to the listed jurisdictions over its analyzed period; it is not a current fiscal-stress ranking.
Growth in SGST and devolved CGST Whether GST-related receipts grew enough to offset the loss of compensation in a given period. The former 14% benchmark belongs to the five-year guarantee calculation. A comparison against it after expiry is analytical, not an extension of the guarantee.
Own-tax receipts and central transfers Whether other revenue sources changed as compensation ended. Separate compensation from other grants and transfers rather than treating all central receipts as one category.
Revenue deficit and gross fiscal deficit How the state’s revenue position and overall borrowing requirement changed. Compare like with like: actual with actual, revised estimate with revised estimate, or budget estimate with budget estimate, and note the year.
Capital outlay and revenue expenditure Whether investment spending or recurring expenditure shifted as the budget adjusted. Amounts alone do not show causation. Consider the full receipt and spending picture for the same state and period.

No single measure answers whether a state “lost” a particular amount of spending capacity. A historical compensation share indicates exposure; later revenue and transfer data show what receipts replaced it; expenditure and deficit measures show how the state responded. Reading these together avoids treating an estimate as an outcome or assuming that the same national policy change had an identical effect everywhere.

What the available figures do—and do not—show

The main figures have specific periods and uses. The ₹1.10 lakh crore and ₹1.59 lakh crore amounts refer to Union borrowing passed to states as back-to-back loans in 2020-21 and 2021-22 to address the compensation-fund shortfall. They are not compensation receipts for every state, and they are not a measure of post-2022 losses. The ₹86,912 crore release figure has a May 31, 2022 cut-off, while the later GST Council statement refers to provisionally admissible compensation through June 30.

Similarly, the RBI’s 2022 findings are historical reference points: the above-10% dependence measure applies to the listed states and Union Territories over the analyzed period, and the count of ten states below the benchmark refers to 2022-23 budget estimates. Neither provides a fresh state-by-state account for 2025-26. A GST Council agenda item reports cess collections through July 2024 and projections through March 2026; a projection for that period must not be described as an actual collection result.

For the latest position in an individual state, the relevant test is its published receipts and expenditure for the same year, with the accounting status clearly identified. The historical findings explain why exposure varied and how the transition was structured; they do not establish every state’s final 2025-26 outturn or the arrangements after March 2026.

What this means for readers of state budgets

The key fiscal distinction is between the guarantee and the cess. The guarantee provided a defined, temporary revenue backstop calculated against a protected-growth path; it ended in June 2022. Cess collection continued for liabilities and loan servicing through March 2026, but that was not a continuation of the state-level protection. Once assessing a state’s finances, the practical question is whether its own revenues and other transfers replaced enough of the support to meet the spending plan without worsening deficits or reducing investment.

Answering that question requires state-by-state, year-specific data. Historical reliance can identify where the change was potentially more consequential, but only comparable actual or revised figures for receipts, transfers, deficits and expenditure can show how a particular budget absorbed it.
