Higher energy costs can then feed into other prices, while the loss of purchasing power can slow spending, production and investment. Central banks do not set oil or gas prices; they decide whether the shock is likely to fade or spread into persistent inflation strongly enough to warrant higher interest rates.
Why energy prices push inflation up first
Consumer price indexes include household energy and, in many cases, transport fuels. When gasoline, heating fuel, natural gas or electricity becomes more expensive, the energy component of inflation rises directly. The size and timing of the effect depend on how the index is constructed and on local taxes, subsidies, price regulation and the speed at which wholesale costs reach retail bills.
Energy also enters the cost of making and moving goods and delivering services. A rise in oil, gas or electricity prices can therefore increase business costs before it appears in consumer prices. Firms may absorb some of the increase in lower profit margins, pass it on to customers, or do both. Those choices make indirect effects uneven across sectors and potentially slower than the initial rise in household energy bills.
There is no single pass-through percentage that applies to every country or price shock. The result depends on the energy mix, market structure, policy measures and how long the higher costs last.

When does an energy shock affect core inflation?
Headline inflation includes energy prices; core inflation excludes direct food and energy prices in common measures. The distinction matters: energy can lift headline inflation immediately without causing a comparable or lasting rise in core inflation. But energy-related production and transport costs can eventually affect prices for non-energy goods and services.
A Federal Reserve Board staff analysis by Cristina Conflitti and Matteo Luciani examined 88 disaggregated price indexes in both the United States and the euro area, using data from January 1999 through June 2016. Its model found a small but statistically significant, long-lasting common indirect effect on core inflation. It did not find a robust general direct effect on core prices; a short-lived U.S. estimate was not robust to using a longer sample.
That analysis also estimated that the 2014–16 oil-price decline lowered core inflation by about 0.2 percentage points in both the United States and the euro area in 2015 and 2016, with the drag later fading. This is a historical model estimate, not a current forecast or a coefficient that can be applied mechanically to a new shock.

Why the same shock can weaken the economy
For a net energy importer, a higher import bill transfers purchasing power abroad. Households have less real income left for other spending, while businesses face higher costs and may see profits squeezed. Energy-intensive production can fall, uncertainty can delay investment, and weaker demand can slow output.

This creates a tension for policymakers: the price level is being pushed up by energy costs even as the economy loses momentum. Weaker demand can limit later inflation, but it does not undo the initial increase in energy bills.
In a 2026 analysis, the European Central Bank estimated that a temporary geopolitical oil-supply shock raising the real oil price by 10% on impact would lower euro-area real GDP growth by around 0.2–0.3 percentage points in each of the first three years. The estimate comes from a Bayesian VAR for a specified shock and the euro-area sample; it is not a rule for every energy shock or economy.

What determines whether interest rates rise, stay put or change gradually?
Central banks cannot create additional oil or gas supply or reverse the original disruption. They can influence demand and reduce the risk that a temporary energy shock becomes sustained, broad-based inflation. The key question is not simply how much energy prices rose, but whether the increase is likely to persist and affect price-setting, wages or inflation expectations.
- Rates may stay unchanged when the energy-driven rise is expected to be temporary, inflation expectations remain contained and broader price pressures do not build. Policy changes work with lags, so reacting to a near-term move that is expected to fade can be counterproductive.
- A measured adjustment may be considered when inflation is likely to remain above target for a time but the shock is not expected to become highly persistent, particularly if growth is also weakening.
- More forceful or sustained tightening may be warranted when the shock is larger or longer-lasting and starts to spread through wages, other prices or expectations. The appropriate response also depends on the economy’s starting point and the size of the hit to growth.
The Bank for International Settlements emphasizes that policy choices differ across economies and depend on inflation persistence and the scale of the growth impact. An energy shock therefore does not automatically mean an immediate rate increase.

If expected inflation rises while the nominal interest rate is unchanged, the real interest rate—the nominal rate adjusted for expected inflation—falls. That can support demand when policymakers are trying to cool it, giving them a reason to tighten to contain the risk of persistent inflation. This is a possible chain of events, not an inevitable result of every price shock.

Why the source and reach of a price shock matter

| Demand-driven price rise | Higher energy prices may accompany stronger demand, so the growth and inflation mix can differ from that of a supply disruption. |
| Regional shock | Households and firms may be able to substitute toward less expensive imports, limiting some cost increases. |
| Global shock | Energy-intensive imports and supply-chain inputs can become more expensive across the board, leaving fewer lower-cost substitutes and potentially increasing indirect inflation and output effects. |
| Temporary rise versus persistent, broadening pressure | A short-lived energy-price increase may fade from headline inflation; continued increases in producer prices, non-energy prices, wages or expectations make persistence more concerning for monetary policy. |
The European Central Bank’s 2026 analysis notes that global shocks can raise costs for energy-intensive imports as well as energy itself, whereas a regional shock may leave more scope to switch to cheaper imports. The composition of the energy shock matters too: oil, gas and electricity have different price histories and do not pass through to household bills in identical ways.
For scale, the ECB’s 2026 analysis cites European wholesale gas prices of around EUR 17–26/MWh in 2011, around EUR 113/MWh in December 2021 and peaks near EUR 330/MWh in 2022. These are historical wholesale-gas figures, not household bill prices. The 2021–22 episode also involved much more pronounced gas and electricity price increases than the earlier period.

The relationship runs both ways: energy prices can influence inflation and rate decisions, while monetary policy can also affect commodity prices. An International Monetary Fund working paper published in 2023 estimated that a 10-basis-point increase in the U.S. policy rate reduced commodity prices by 0.5–2.5% after 18–24 business days in its high-frequency estimates.

In the paper’s longer-horizon model analysis, commodity-price responses accounted for an estimated 47% of the total U.S. monetary-policy effect on U.S. headline inflation and 57% of the effect on other countries’ headline inflation. Those decompositions cover a basket that includes oil, base metals and food; they are not energy-only shares or direct measures of energy pass-through.
These findings help explain why central banks can affect commodity prices indirectly, but they do not mean rate changes can replace energy supply or reliably control the price of a particular fuel.
