An adjustable-rate mortgage (ARM) starts with an interest rate that is commonly fixed for a stated introductory period. After that period, the rate can change on the schedule in the loan agreement, usually according to a market-linked index plus a fixed lender margin, subject to contractual caps. The monthly principal-and-interest payment often changes too, but its timing and calculation depend on the loan’s payment terms. To understand your exposure, check the note and ARM disclosures and find the highest payment the contract allows—not just the introductory payment.

This explainer covers U.S. consumer mortgages. ARM terms differ by loan, so examples of common schedules or caps below are not promises about any particular offer.

What an adjustable-rate mortgage is

An ARM is a mortgage whose interest rate may change during the loan term. Many ARMs begin with an initial period in which the rate stays fixed. When that period ends, the loan enters its adjustable phase: the rate may reset at intervals specified in the contract. The reset can raise or lower the rate, depending on the index and the loan’s limits.

The phrase “fixed period” describes only the initial rate period; it does not mean that the loan’s rate is fixed for its full term. For example, the Consumer Financial Protection Bureau (CFPB) describes initial periods such as three or five years followed by annual adjustments as examples. Those are not universal schedules. Other ARMs can have different initial periods or adjustment intervals, so read the dates and frequency in the loan documents rather than inferring them from a shorthand label.

An ARM may suit someone who values the terms of a particular offer and can manage the possibility of later payment changes. The introductory payment alone cannot establish whether the loan will remain affordable. A useful comparison includes the contractual maximum rate and payment, as well as the initial period.

How the interest rate changes

Index plus margin

The rate calculation generally starts with two components: an index and a margin. The index is a market-linked interest rate that can move over time. The margin is the number of percentage points the lender adds to that index; it is set in the loan agreement and does not change after closing. The index plus margin is often called the fully indexed rate, before applying any contractual cap or floor.

As the CFPB puts it, “The index is an interest rate that fluctuates periodically based on general market conditions.” The bureau’s consumer guidance was last reviewed April 3, 2024. The index may rise or fall between adjustments. Because the margin is set by contract, a later rate calculation is not simply a negotiation over a new margin; it uses the loan’s specified formula and the index measurement described in the documents.

A low introductory rate does not tell you what the future rate will be. To understand how a reset is determined, identify the exact index, the margin, how and when the index is measured, the adjustment date, and the applicable caps and floor. The loan’s own language controls those details.

Adjustment dates and frequency

The first adjustment date follows the initial fixed-rate period. Later adjustments recur at the interval stated in the loan documents. A contract might, for example, use an initial period of several years and then adjust annually, but a reader should treat that as an illustration of a possible schedule, not as a standard applicable to every ARM.

Adjustment frequency matters because it determines when a rate change can take effect, not whether the index will move in a particular direction. A longer interval does not eliminate rate risk; it changes the timing at which the loan can respond to its index. Find the first reset date and subsequent interval in the ARM rider or the Adjustable Interest Rate (AIR) table, and confirm them against the note.

How rate caps limit increases and decreases

A cap limits how far the interest rate may move under the contract. It is important to distinguish the three common types, because each applies at a different point in the loan. CFPB guidance, last reviewed January 14, 2025, describes the following commonly seen figures; they are examples, not a survey, guarantee, or substitute for the caps in your agreement.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Cap type What it limits Common CFPB examples
Initial adjustment cap The rate movement at the first reset after the initial fixed-rate period. Two or five percentage points.
Subsequent adjustment cap The rate movement at each later adjustment period. One or two percentage points.
Lifetime adjustment cap The total increase or decrease over the loan’s life relative to its initial rate. Five percentage points.

These figures describe common terms on the CFPB’s guidance page. The actual numbers, the way a cap is defined, and whether increases and decreases are treated differently depend on the contract. Some loans also have a floor, which limits how far the rate can fall. A floor can mean the rate will not fall as much as the index-plus-margin formula alone might suggest.

A cap does not mean the rate will rise by that amount at the next adjustment, nor does it promise a low payment. It sets a boundary on movement. The index and margin determine the calculated rate, while the cap and any floor constrain the rate that can apply. Check whether the cap is stated in percentage points and whether it applies to each adjustment or to the loan’s total movement.

Why the caps work together

At the first reset, the initial cap limits the move from the starting rate. At a later reset, a subsequent cap limits that period’s movement. The lifetime cap sets an overall boundary relative to the initial rate. These limits must be considered together with the index, margin, any floor, and the remaining loan term to understand the contract’s possible rate range.

For example, if an index-plus-margin calculation would otherwise exceed a cap, the contract’s cap constrains the rate that may apply. This explains the purpose of the limit; it does not predict where the index will be or what a particular loan’s actual rate will become. The exact calculation and reference points should be verified in the loan’s terms.

How a rate reset can change the monthly payment

For a typical fully amortizing mortgage, the principal-and-interest payment is recalculated using the outstanding balance, the new interest rate, and the remaining repayment term. The balance is not the amount borrowed at the beginning if the borrower has already made payments, and the remaining term is shorter than the original term. As a result, a rate change and a payment change are related, but the payment does not necessarily move by the same percentage or number of points as the interest rate.

The payment terms also determine when recalculation occurs. The CFPB says most loans recalculate the payment at each rate adjustment, while some recalculate less often. The specific loan documents control. A borrower should not assume that the payment will be recalculated immediately on every rate reset without checking the agreement.

On some loans or under some payment terms, a payment may be insufficient to cover all interest accruing for the period. If that happens, the unpaid interest can be added to the balance, causing it to grow rather than decline. This is sometimes called negative amortization. It is a possible feature or result under some terms, not an inevitable outcome of every ARM. Look for payment limits, negative-amortization provisions, or other provisions that affect how much of the accrued interest a scheduled payment covers.

When assessing a possible payment, separate principal and interest from other housing costs. The ARM rate formula determines the loan’s interest rate and affects principal-and-interest payments; the figures in your mortgage documents and payment statement determine your actual charges. This article does not establish taxes, insurance, escrow, or other costs for a particular property or borrower.

ARM versus fixed-rate mortgage

Feature Adjustable-rate mortgage Fixed-rate mortgage
Interest rate during the term May change after its initial period, according to the contract’s index, margin, schedule, and limits. Does not reset according to a market index during its term.
Payment over time Can change after rate adjustments; recalculation timing and terms vary. Principal-and-interest payment is not reset by an ARM-style index adjustment.
Key comparison point Initial period, reset schedule, index, margin, caps, floor, payment terms, and maximum possible payment. Whether the fixed payment and other applicable loan terms meet the borrower’s needs.

An ARM’s rate and payment can rise or fall after the initial period, subject to the contract; some contracts limit decreases. A fixed-rate mortgage does not reset based on a market index during its term. Neither description alone establishes which offer is better for an individual borrower: that depends on the full loan terms and the borrower’s ability to manage the payments that could apply.

Do not treat a plan to sell or refinance before the first adjustment as eliminating reset risk. Plans can change, and the CFPB cautions borrowers not to ignore caps because they expect to move or refinance. Compare the terms as though you may still have the mortgage when adjustments occur, and decide whether the highest payment allowed by the contract would be affordable.

What to compare in ARM offers

Two offers can show the same initial rate yet expose borrowers to different future rates and payments. Compare the contract terms side by side rather than selecting on the introductory number alone.

  • Initial fixed period: How long does the starting rate apply, and when is the first adjustment date?
  • Adjustment frequency: After the first reset, how often can the rate change?
  • Index and measurement: Which index does the loan use, and how does the agreement specify its measurement date or method?
  • Margin: How many percentage points are added to the index? The margin is set in the agreement and does not change after closing.
  • Caps: What are the initial, subsequent, and lifetime limits, and how does the contract define each one?
  • Floor or payment limits: Is there a floor on the rate, a cap on payments, or another term that affects how the payment is calculated?
  • Maximum possible payment: Ask the lender to calculate the highest payment possible under the contract and assess whether it fits your budget.
  • Payment and balance rules: How often is the payment recalculated, and can a scheduled payment be less than accrued interest?

The CFPB notes that cap information may appear on the Loan Estimate or Truth-in-Lending disclosure. Use those disclosures to compare offers, then verify the final terms in the note and ARM rider. If a disclosure and contract appear inconsistent or a term is unclear, ask the lender to explain it in writing before relying on a payment estimate.

The CFPB’s ARM resources include its Consumer Handbook on Adjustable-Rate Mortgages and Loan Estimate resources. These materials explain common terms; your own note, rider, disclosures, and notices determine the terms that apply to your loan.

What happens when the rate adjusts

Regulation Z, at 12 CFR § 1026.20, describes disclosures associated with certain ARM interest-rate adjustments. At a high level, the regulatory text includes an explanation that the current-rate period is ending and that the rate and payment will change, as well as information about an index or formula change and any applicable carryover. Which provisions apply and when depends on the transaction and applicable rules, so this is a general description rather than individualized legal advice.

When you receive an adjustment notice, compare its effective date, rate, payment, and calculation with the terms in your loan documents. If you cannot reconcile a figure, contact the servicer or lender promptly and ask for an explanation of the index value, margin, cap, and payment calculation used. Do not rely on an old payment amount after the loan has adjusted.

A practical way to evaluate payment risk

  1. Mark the adjustment timeline. Record the initial fixed period’s end date, the first reset date, and the frequency of later adjustments from the contract.
  2. Write down the rate formula. Identify the index, how it is measured, and the fixed margin that is added to it.
  3. Record every limit. Note the initial, subsequent, and lifetime caps, plus any floor or payment-related limitation.
  4. Request the maximum-payment calculation. Ask the lender to show the highest payment possible under the contract, not only the initial payment or a forecast based on an assumed index.
  5. Check the payment mechanics. Confirm when the payment is recalculated and whether the agreement permits unpaid interest to increase the balance.
  6. Compare the result with your budget. Consider whether you could make the contractual maximum payment if it applied while you still owned the home.
  7. Keep the documents. Save the note, ARM rider, disclosures, and adjustment notices so that you can check future calculations against the agreed terms.

This process assesses the loan’s contractual exposure; it does not predict future index levels or guarantee that a particular payment will occur. The central question is whether the loan remains manageable under the terms it permits, not whether one rate forecast seems likely today.

Common misunderstandings to avoid

  • “The starting payment is the long-term payment.” It applies during the stated initial period; later rate and payment treatment is set by the loan terms.
  • “The margin changes with the market.” The index fluctuates; the margin is set in the agreement and does not change after closing.
  • “A cap prevents a payment increase.” A cap limits rate movement. It does not promise a low payment or establish that the maximum is affordable.
  • “Every rate reset changes the payment by the same amount.” Payment calculation depends on the balance, rate, remaining term, and the loan’s recalculation provisions.
  • “Every ARM has negative amortization.” It is possible under some terms or if payments do not cover accrued interest, but it is not a universal ARM feature.
  • “I can ignore the reset because I expect to refinance or sell.” A future plan does not change the contract’s reset terms, and the plan may not happen on schedule.
