Re:

Forward EV/EBIT vs. Forward EV/EBITDA: Which Valuation Multiple Should You Use?

Forward EV/EBIT keeps depreciation and amortization in the earnings measure; forward EV/EBITDA adds them back. Choose based on asset economics and peer comparability, then check reinvestment needs and forecasts.

Use forward EV/EBIT when depreciation and amortization are meaningful costs of using assets that must eventually be replaced. Use forward EV/EBITDA when you need to compare operating earnings across peers whose depreciation methods, asset ages, or amortization profiles differ—but check capital spending and cash conversion, because EBITDA excludes those costs. In either case, compare companies using the same forecast period and earnings definition; neither multiple establishes value on its own.

What the two forward multiples measure

Enterprise value (EV) is a firm-level value measure, commonly calculated as market capitalization plus debt minus cash. EV/EBIT divides that value by earnings before interest and taxes (EBIT). EV/EBITDA divides it by earnings before interest, taxes, depreciation, and amortization (EBITDA). The numerator is enterprise-wide in both ratios, so it is matched with earnings before interest rather than with earnings available only to equity holders.

“Forward” means the denominator is forecast, not a past reported result. State whether you are using the next twelve months or a particular fiscal year, and apply the same horizon and denominator definition to each company in a comparison. There is no single forecast horizon or consensus provider established as universal. CFA Institute’s discussion of market-based valuation covers multiples and their use, but the analyst still needs to make the forecast basis explicit.

EBITDA adds depreciation and amortization back to EBIT. With the same EV and positive EBIT, EV/EBITDA will therefore generally be lower than EV/EBIT, all else equal; the difference depends on the scale of depreciation and amortization relative to EBIT. That arithmetic comparison is not useful when a denominator is zero or negative, or when the measures have been defined differently. Aswath Damodaran’s educational explanation of EV/EBITDA discusses the measure and its mechanics.

When forward EV/EBIT is the better fit

Prefer forward EV/EBIT when depreciation and amortization reflect economically important asset consumption and belong in the earnings base you are evaluating. That is often relevant for businesses dependent on substantial physical assets or amortizable intangible assets. EBIT does not treat those charges as if they disappeared merely because they are non-cash in the current period.

The IFRS Foundation explains that an EBIT multiple recognizes depreciation and amortization as economic expenses associated with using assets that ultimately need replacement. See its educational material on EBITDA. When ongoing replacement or maintenance is central to the business, EV/EBIT can keep that burden more visible than EV/EBITDA.

When forward EV/EBITDA can help

Consider forward EV/EBITDA when differences in depreciation methods, asset ages, or amortization profiles make EBIT less comparable across peers, or when a familiar operating comparison is useful across companies with different leverage. CFA Institute notes that EV/EBITDA is frequently used for capital-intensive businesses and may be more appropriate than P/E for comparing companies with different leverage. That does not make EBITDA a cash-flow measure or make reinvestment needs irrelevant.

Because EBITDA excludes depreciation and amortization, it can make firms with very different asset-replacement burdens appear more alike. Pair it with capital expenditure, working-capital needs, and cash conversion. A business whose assets require substantial recurring investment may have much less cash available than its EBITDA suggests.

How to make a fair peer comparison

Before comparing multiples, align the inputs that can otherwise make a ratio misleading:

  • Forecast period: Use the same next-twelve-month or fiscal-year horizon for each company.
  • Earnings definition: Distinguish reported from adjusted EBIT or EBITDA. Inspect what each company or data provider excludes; adjustments may not be consistent.
  • Business model and growth: Similar multiples can imply different values when growth prospects, profitability, or risk differ.
  • Asset use and reinvestment: Compare capital intensity, likely maintenance investment, and depreciation and amortization policies.
  • Enterprise value: Apply a consistent construction that accounts for debt and cash.
  • Denominator quality: Very low or negative forecast earnings can make a multiple unstable or meaningless.

If a registrant presents EBIT or EBITDA as a performance measure, SEC staff guidance says it should reconcile the measure to GAAP net income in the statement of operations. Check that reconciliation and the labels used for reported and adjusted figures. The SEC’s non-GAAP financial measures guidance provides the relevant staff guidance.

What neither multiple tells you by itself

EBITDA is an earnings measure, not cash flow: it leaves out capital expenditures and working-capital movements, among other cash requirements. EBIT has its own comparability limits because companies can use different depreciation and amortization policies. Neither multiple captures every difference in growth, risk, profitability, or reinvestment needs.

A lower multiple means a lower price relative to the selected forecast earnings measure; it does not prove that a company is undervalued. Treat the ratio as one input in a comparable-company analysis, test whether the forecasts are credible, and consider cash requirements alongside the earnings measure. CFA Institute’s valuation framework likewise treats multiples in relation to usage considerations and fundamentals rather than as universal thresholds.
