Section 1031 and an installment sale defer different parts of a farmland transaction. A qualifying Section 1031 exchange generally postpones recognition of gain when you exchange investment or business real property for like-kind real property and follow the exchange rules. An installment sale generally recognizes eligible gain as the buyer makes payments, while interest is reported separately; depreciation recapture is generally taxable in the year of sale. A third option now exists for some transactions: for a qualifying sale or exchange of farmland to a qualified farmer after July 4, 2025, Section 1062 may let the seller pay the tax attributable to qualifying gain in four equal annual installments.

These are federal tax rules. Which, if any, applies depends on how each asset was used, how the transaction is structured, who buys the property and when payments or deadlines fall. State tax treatment depends on the jurisdiction and is not addressed here.

How the three approaches differ

A 1031 exchange, installment reporting and the Section 1062 election are not interchangeable ways to defer the same thing. Section 1031 concerns recognition of gain when qualifying property is exchanged. The installment method concerns when eligible gain is reported as proceeds are collected. Section 1062 concerns the timing of payment of tax attributable to specified farmland gain; it does not, by itself, postpone recognition of that gain.

Question Section 1031 exchange Installment sale Section 1062 election
What is deferred? Generally, recognition of gain on a qualifying exchange. Eligible gain is generally recognized proportionally as installment payments arrive. Payment of tax attributable to qualifying gain, in four equal annual installments.
What does the seller receive? Replacement real property; cash or unlike property received can result in recognized gain. Payments from the buyer over time, normally with principal and interest. Sale or exchange proceeds; the election changes the tax-payment schedule.
Main eligibility question Is the property qualifying real property held for investment or business use, and were the exchange rules followed? Is at least one payment due after the sale tax year, and is the gain eligible for installment reporting? Does the transaction meet the farmland, buyer, historic-use, covenant and election requirements?
Important practical burden Replacement-property identification and exchange-period deadlines. Buyer credit risk, payment terms, interest and allocation among assets. Farming-use covenant, filing requirements and possible acceleration of unpaid installments.
Important limitation The replacement property generally carries forward basis related to the relinquished property, so the exchange usually defers gain rather than erases it. Depreciation recapture is generally recognized in the sale year, and inventory is not eligible for installment reporting. The election applies only to tax attributable to qualifying gain and constrains future use of the land.

The IRS’s Publication 544 (2025), Publication 537 (2025) and Instructions for Form 1062 (12/2025) describe these federal rules. A landowner should not assume that agricultural character alone makes a transaction eligible for any of the three approaches.

When farmland can qualify for a Section 1031 exchange

A Section 1031 exchange is an exchange of property, not simply a sale followed by the purchase of something else. Both the relinquished property and the replacement property generally must be real property held for investment or productive use in a trade or business. Personal-use property and property held primarily for sale do not qualify under these rules. Whether land qualifies therefore depends in part on its purpose and use, not just its physical features or designation as farmland.

Like-kind does not mean identical

Qualifying real property can differ in location, condition or improvements and still be like-kind. The IRS states in Publication 544 (2025), “Like-Kind Property”: “An exchange of city property for farm property or improved property for unimproved property is a like-kind exchange.” That example does not waive the holding-purpose requirement: the properties still need to meet the applicable investment or business-use rules.

Why an exchange generally defers rather than eliminates gain

In a qualifying exchange, basis generally carries over to the replacement property, subject to adjustments for money or unlike property received. A lower carryover basis can leave gain to be recognized in a later taxable disposition. If the seller receives cash or property that is not like-kind, some gain may be recognized as part of the exchange. A 1031 exchange is therefore a nonrecognition or deferral treatment, not a promise that no tax will ever be due.

Exchange mechanics and deadlines

A deferred exchange has strict identification, receipt and timing rules. The IRS generally requires the seller to identify replacement property within 45 days after transferring the relinquished property. The exchange period ends by the earlier of 180 days after that transfer or the due date, including extensions, of the seller’s return for the transfer year. The actual transaction dates and applicable rules determine the deadline; do not treat the 180-day figure as automatically available in every case.

Receiving or controlling the sale proceeds can undermine exchange treatment. Actual or constructive receipt of proceeds may turn the transaction into a sale. A qualified intermediary can provide an IRS safe harbor when the requirements are properly followed, but the intermediary does not make an otherwise ineligible property or transaction qualify. Arrange the exchange structure before transfer and verify deadlines with the professionals handling the transaction. The IRS discusses these rules in Publication 544 (2025) and its Sales, trades, exchanges FAQ.

When installment reporting may fit a farm sale

An installment sale generally has at least one payment due after the tax year in which the sale occurs. Rather than report all eligible gain at once, the seller generally recognizes it proportionally as payments are received. Interest is separate from gain and is reported as ordinary income. A buyer’s note, deed of trust or land contract may document the buyer’s obligation, but the contract form alone does not establish the tax treatment.

The seller trades immediate cash for a payment obligation

With installment terms, the seller depends on the buyer to make future payments. Before agreeing, consider the buyer’s ability to pay, collateral and security, payment dates, default remedies and the seller’s need for liquidity. Interest terms matter too: an agreement with insufficient stated interest may require unstated-interest treatment under the IRS rules. A seller may elect out of installment reporting and recognize the full gain in the year of sale; whether that is suitable depends on the seller’s circumstances.

Not every dollar in a farm contract is installment gain

A farm transaction can combine land, buildings, machinery, livestock, inventory and other property in one contract. Tax gain or loss is figured separately for each asset, and the overall consideration must be allocated among the relevant assets. Inventory is not eligible for installment reporting. Depreciation recapture under Sections 1245 or 1250 is generally recognized as ordinary income in the sale year even if other eligible gain is reported over time. As the IRS puts it in Publication 225 (2025), Chapter 10: “If you report the sale of property on the installment method, any depreciation recapture under section 1245 or 1250 is generally taxable as ordinary income in the year of sale.”

This asset-by-asset treatment can materially change the apparent benefit of seller financing. The installment schedule for eligible land gain does not necessarily defer tax on depreciated equipment or buildings, and it does not convert inventory proceeds into installment gain. The IRS covers farm sales and allocation in Publication 225 (2025) and the installment method in Publication 537 (2025).

What Section 1062 adds for qualifying farmland

For a qualifying sale or exchange after July 4, 2025, Section 1062 provides a separate election to pay the net income tax attributable to qualifying gain in four equal annual installments. The election changes when that attributable tax is paid; it does not itself defer gain recognition as Section 1031 may, and it does not turn a sale into an installment sale. The rules and filing instructions are set out in the IRS’s Instructions for Form 1062 (12/2025).

Property, buyer and prior-use tests

The property must be U.S. real property used by the taxpayer as a farm, or leased to a qualified farmer for farming purposes, during substantially all of the 10 years before the transaction. The buyer must be a qualified farmer. The IRS instructions define a qualified farmer as an individual actively engaged in farming under the referenced federal definition. Agricultural land does not qualify solely because it is farmland: the historic use, buyer and other conditions must also be met.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The covenant limits future land use

The qualified property must be subject to a legally enforceable covenant restricting its use to farming for the 10-year period beginning the day after the sale or exchange. That continuing restriction is a substantive condition, not a filing formality. A landowner considering development, non-farm use or a later transfer should understand the covenant’s effect and enforceability before electing.

Election, filings and payment dates

Individuals and entities making the election file Form 1062, Schedule A and the covenant by the return due date, including extensions. An extension to file does not extend the dates for paying the annual installments: each payment is due by the return due date without regard to filing extensions. Death of an individual taxpayer and specified entity events can accelerate unpaid installments. Because an election creates both paperwork and continuing land-use obligations, eligibility and transaction documents should be reviewed before filing.

How to choose a path before signing or closing

The practical starting point is not “Which option defers the most?” It is “What is being transferred, how has it been used, what does the seller need from the proceeds, and which requirements can the parties actually satisfy?” A transaction may also warrant analysis under more than one rule, but the rules should not be treated as interchangeable or assumed to apply to every asset in the deal.

  1. Inventory the assets. Separate business or investment real estate from machinery, livestock, inventory, residence property and other assets. Identify which assets have been depreciated and how each was used. A single farm contract does not make all transferred property one tax asset.
  2. Test the intended exchange. For a potential Section 1031 exchange, confirm that the real property is held for investment or productive business use, identify suitable replacement real property and plan the transaction so proceeds are not received or controlled in a way that defeats exchange treatment.
  3. Set the seller’s cash-flow needs. If the seller needs proceeds immediately, a long payment schedule may not be workable. If seller financing is feasible, examine the buyer’s ability to pay, security, interest, default protections and payment calendar. Model the tax consequences by asset, including sale-year recapture and non-installment inventory.
  4. Screen Section 1062 independently. Check the transaction date, U.S. location, prior 10-year farming use, buyer’s qualified-farmer status and enforceability of the 10-year farming-only covenant. Confirm the election and payment calendar against the current Form 1062 instructions.
  5. Coordinate documents and tax reporting. The purchase agreement, allocation, exchange arrangements, buyer obligation and any covenant must align with the intended treatment. Get federal and state tax advice based on the actual ownership, use, basis, depreciation and sale terms.

Common mistakes that undermine a deferral plan

  • Treating a 1031 exchange as “sell, then reinvest.” A delayed purchase with the seller taking proceeds is not, by itself, an exchange. The exchange requirements and receipt rules must be planned around the transfer.
  • Assuming any farm land qualifies. Section 1031 depends on holding purpose and real-property status. Section 1062 requires its own buyer, historic-use, covenant and election conditions.
  • Using a whole-farm price without an asset allocation. Land, depreciable property and inventory can have different tax treatment. A total contract amount does not erase those distinctions.
  • Assuming installment terms defer all tax. Recapture generally remains taxable in the year of sale, inventory is excluded from installment treatment, and interest is reported separately.
  • Missing a date because an extension was filed. A filing extension does not extend the Section 1062 annual payment due dates. For a 1031 exchange, the return-due-date limit can also shorten the exchange period.
  • Assuming a deferral is permanent tax savings. A 1031 exchange generally carries basis into replacement property; installment reporting shifts recognition as eligible payments are received; Section 1062 shifts payment timing for attributable tax. Those are timing treatments, not a general cancellation of tax.

Get transaction-specific advice early

Farmland transfers can involve multiple asset classes, years of depreciation, mixed personal and business use, complex financing, and use restrictions that continue after closing. Have a tax professional review ownership, basis, prior use, depreciation, contract allocation and state consequences before committing to terms. If considering an exchange, involve a qualified intermediary and other exchange professionals before the transfer; if considering Section 1062, review the qualified-farmer and covenant conditions while the buyer and land-use terms can still be negotiated.

Frequently Asked Questions

Can I 1031 exchange farm land?

Possibly. The land generally must be real property held for investment or productive use in a trade or business, and the replacement property must also qualify. Farm land can be like-kind to other qualifying real property; it need not be identical in location or improvements. Personal-use property and property held primarily for sale do not qualify under these rules. A 1031 exchange also requires advance planning, including avoiding actual or constructive receipt of sale proceeds.

How long do I have to identify and acquire replacement property in a deferred 1031 exchange?

Generally, replacement property must be identified within 45 days after transfer of the relinquished property. The exchange period ends by the earlier of 180 days after transfer or the due date, including extensions, of the seller’s return for the year of transfer. The return-due-date limit can make the available period shorter than 180 days, so confirm the dates promptly.

Does an installment sale of a farm defer all of the tax?

No. Eligible gain is generally recognized as payments are received, but interest is reported separately as ordinary income. Depreciation recapture under Sections 1245 or 1250 is generally taxable as ordinary income in the year of sale, and inventory is not eligible for installment reporting. A farm contract should allocate consideration among its separate assets rather than assume all proceeds receive the same treatment.

Can a farmland sale to a farmer after July 4, 2025 qualify for Section 1062?

It may, if the other requirements are satisfied. The property must be U.S. real property used by the taxpayer as a farm or leased to a qualified farmer for farming purposes during substantially all of the prior 10 years; the buyer must be a qualified farmer; and a legally enforceable covenant must restrict the property to farming for 10 years beginning the day after the transaction. The election also has filing and payment deadlines.

Does a filing extension give me more time to pay Section 1062 installments?

No. Form 1062, Schedule A and the covenant are due by the return due date, including extensions, but each annual tax installment is due by the return due date without regard to filing extensions. Death of an individual taxpayer and specified entity events can accelerate unpaid installments.

The Bottom Line

Section 1031 can defer gain recognition in a qualifying real-property exchange; installment reporting spreads eligible gain as payments arrive but generally leaves recapture and inventory outside that timing benefit; Section 1062 may spread payment of attributable tax over four years for qualifying farmland transactions, with strict buyer, use, covenant and deadline rules. Sort the farm sale by asset and get transaction-specific advice before signing or closing.
