Current Ratio: Formula, Calculation, Interpretation, and Ways to Improve It

The current ratio compares current assets with current liabilities, but the number alone cannot tell you whether a business can pay its bills on time.

The current ratio is current assets ÷ current liabilities at the same reporting date. It shows how recorded short-term assets compare with short-term obligations, but it does not prove a business can pay every bill when due. To judge liquidity, look beyond the result to what the assets are, when cash is expected, when payments fall due, and how the business compares with its own history and relevant peers.

What is the current ratio formula?

Current ratio = Current assets ÷ Current liabilities. The result may be written as a ratio, such as 2:1, or as “2 times.” A result of 2 means current assets equal twice current liabilities as recorded on the balance sheet. OpenStax describes the measure as showing how many times current assets can cover current liabilities (OpenStax, Principles of Accounting, Volume 1, section 5.3).

Use the same entity’s current-asset and current-liability totals from the same balance-sheet date. If current liabilities are zero, division by zero is undefined; do not report an ordinary finite current ratio.

How do you calculate the current ratio?

  1. Find total current assets on the balance sheet.
  2. Find total current liabilities on that same balance sheet.
  3. Divide current assets by current liabilities and state the result as a ratio or in times.

For example, OpenStax’s instructional example uses $20,000 in current assets and $10,000 in current liabilities: $20,000 ÷ $10,000 = 2, or 2:1. This is an example, not a benchmark for a particular business.

What counts as current assets and current liabilities?

Use the classifications reported under the entity’s applicable accounting framework. Typical current assets include cash, readily realisable investments, receivables, and inventory. Typical current liabilities include trade creditors and other obligations due within a year, overdrafts, and short-term loans. The exact classification can depend on the reporting framework and circumstances; do not reclassify items casually just to change the calculation.

What is a good current ratio?

There is no universally suitable target. Business Queensland offers 1.5–2 as broad guidance “for most industries,” but it is not a universal rule, a guarantee of financial health, or a covenant requirement (Business Queensland, Financial ratios and calculators). HM Revenue & Customs notes that the ratio depends on the nature of the trade and can vary even among businesses in similar lines (HMRC, EM3096, updated 17 September 2026).

A ratio above 1 means recorded current assets exceed current liabilities; below 1 means they are smaller. Neither result alone diagnoses liquidity. A high number is not automatically better: it could reflect cash or other resources that are not being used productively, while a lower result may require closer attention to the business’s actual cash flows, obligations, and operating cycle.

What does the current ratio leave out?

The current ratio is a balance-sheet snapshot, not a forecast of future cash flows. It does not show whether receivables will be collected on time, inventory can be sold promptly, or liabilities will come due before assets turn into cash. It also compares assets at their recorded values, which may differ from the amounts or timing realised in practice. The Open University discusses these book-value and timing assumptions in its explanation of the current ratio (The Open University, Financial statement analysis and interpretation: 5.2.2 Current ratio); OpenStax likewise notes the significance of asset composition and the point-in-time nature of the measure (OpenStax, Principles of Finance 2e, section 19.1).

For a more useful assessment, inspect the balance-sheet components, the timing of receipts and payments, the company’s trend over time, and relevant industry peers. A short-term cash forecast can help reveal timing pressures the ratio cannot.

How does the current ratio compare with working capital and the quick ratio?

Measure Calculation What it tells you

Working capital Current assets − current liabilities The dollar amount remaining if current liabilities were paid from current assets, as described by the SEC (SEC, Beginners’ Guide to Financial Statements).
Quick ratio (acid-test ratio) (Current assets − inventory) ÷ current liabilities, in HMRC’s formulation A stricter liquidity comparison that excludes inventory. Some formulations also exclude prepaid expenses, as described by OpenStax, so identify the convention used when comparing figures (HMRC, EM3096; OpenStax, section 5.3).

How can a business improve its current ratio responsibly?

Start by identifying which balances are driving the result, then consider whether those balances can be managed in ways that support operations as well as liquidity. Changes can affect cash availability and the measured ratio differently; none guarantees a particular ratio improvement.

  • Map payment dates: list actual supplier and debt due dates alongside expected receipts to identify timing mismatches.
  • Discuss feasible arrangements: where necessary, talk with counterparties about payment schedules or financing that the business can realistically support.

Do not delay a payment in breach of its terms or make a cosmetic balance-sheet change without assessing its operating consequences.
