Re:

AI Startups vs. Traditional Software Startups: Key Differences for Investors

AI startups can combine reusable software with recurring compute, data, and review costs. Here’s how investors can compare their unit economics, scaling, moats, funding needs, and retention with traditional software companies.

“AI startup” is not a single business model, and AI does not automatically mean worse margins or weaker scalability. The key difference for investors is often what it costs to deliver each additional unit of value: reusable software can be inexpensive to serve at scale, while AI products may add recurring inference, cloud, data, model-operations, or human-review costs. Those costs—and the company’s ability to reduce them as it grows—matter more than the label on the pitch deck.

A useful comparison therefore starts with company-level unit economics, delivery requirements, defensibility, capital needs, and customer retention. The distinctions below are tendencies to investigate, not rules that apply to every AI or software company.

What investors are actually comparing

Traditional subscription software often follows a relatively simple economic pattern: build a product, then sell access to many customers. Once the software is built, serving another customer may require little additional labor or infrastructure. This can support recurring revenue and high gross margins, although outcomes vary by company, product, and accounting treatment.

AI products can also reuse software across customers, but their delivery may require repeated model inference and ongoing work on data quality, evaluation, integrations, or human review. The resulting economics depend on the workload and architecture. A lightweight feature using a third-party model is not economically equivalent to a company training, hosting, and operating large models. Nor is a product that reliably completes a whole workflow equivalent to one whose output must be checked and corrected by people.

For an investor, the practical question is not whether one category is inherently better. It is whether the specific company can deliver its promised outcome at a sustainable cost, retain customers, and finance the work required to reach the next milestone.

How cost-to-serve changes gross margin

Gross margin is a starting point, not a complete unit-economics verdict. It depends on which expenses a company classifies as cost of revenue. For AI products, investors should establish whether reported cost of revenue includes model or API fees, GPU and cloud usage, customer support, data operations, and customer-specific tuning. Costs that sit elsewhere in the income statement can still be essential to delivering the product.

Economic question Reusable subscription software AI-enabled product
What tends to recur as usage grows? Hosting, support, and other operating costs; the marginal cost of serving a customer may be relatively low once the product is built. Potentially the same software and support costs, plus inference, cloud or GPU usage, data preparation and maintenance, evaluation, or human review.
What can raise cost for a particular customer? Complex implementation, integrations, support needs, or bespoke development. Those same demands, plus higher-volume or more complex workloads, customer-specific data work, accuracy requirements, and manual correction.
What should improve with scale? Reusable software and standardized onboarding can spread product-development costs across more customers. Reuse may help, but investors should test whether cost per task falls and whether quality, review rates, and implementation effort improve with volume.
What is the core diligence comparison? Gross profit per customer and the labor and infrastructure needed to retain and serve that customer. Gross profit per customer or completed outcome, including the full cost of model operation, data work, and review.

An a16z article published around 2020 offered an anecdotal estimate of 50–60% gross margins for AI companies versus 60–80% or more for comparable SaaS businesses. The article says its AI estimate came from founder interviews. This is an investor-publisher observation, not a representative current dataset, an independently verified sector average, or a forecast for a particular company. It is most useful as a reminder to ask what lies behind a margin figure, not as a benchmark to impose on every business.

Questions to ask about the margin bridge

  • What is the cost of serving one task, transaction, or completed customer outcome at current usage?
  • How do model, cloud, and data costs change as usage rises? Are costs and accuracy measured together, so that a cheaper but less reliable output is not mistaken for an efficiency gain?
  • What proportion of outputs requires human review, correction, or escalation, and how is that work reflected in the accounts?
  • Does each new customer use a shared model and standard workflow, or does the contract require its own tuning, data pipeline, engineering branch, or support arrangement?
  • Are gross margin and contribution margin moving in the same direction? Compare them with gross profit per customer, cohort, and completed outcome rather than relying on one percentage.

Why growth can mean different things for delivery

Software can scale when one product serves many customers with little additional labor. AI can achieve the same pattern when its outputs are dependable, common workflows are reusable, and review or intervention is limited. But a growing customer count does not by itself demonstrate that delivery is scaling efficiently.

Edge cases, quality assurance, integration work, and manual review may expand alongside usage. If the product handles routine cases but staff must resolve a meaningful share of exceptions, the business may carry service-like labor even if customers buy it as software. Custom data preparation or an implementation team that grows nearly as fast as sales can create a similar constraint. Conversely, consistently automating a complete workflow can reduce customer effort and make the product more scalable.

Measure delivery by cohort and workload

  • Track implementation time, support effort, and review or correction rates for customer cohorts. Check whether these burdens are falling for newer customers, not just whether aggregate revenue is rising.
  • Separate routine tasks from difficult ones. Averages can conceal costly tail cases that consume staff time or erode the economics of high-value customers.
  • Compare unit cost and quality together. If an AI system needs a more expensive model or additional human checks to meet customer expectations, the cost of the promised quality is the relevant figure.
  • Inspect how much of each deployment is repeatable. Standard configuration and shared workflows can support software-like scaling; recurring bespoke engineering suggests a different delivery model.
  • Ask what happens at higher workload volume and peak demand. Forecasts should account for compute, service capacity, and the quality controls needed to sustain the product.

Investors should not treat human involvement as automatically disqualifying. The relevant issue is whether it is deliberate, economically priced, and compatible with the company’s growth plan—or an unpriced dependency that expands with every customer.

What can make an AI company defensible

Access to a capable model can help a company launch, but it may not be durable differentiation if competitors can access similar models. The a16z analysis cautions against assuming model access itself creates a lasting moat. PwC’s commentary on software and AI transactions points instead to factors such as domain depth, ecosystem entrenchment, proprietary context, and integration into mission-critical workflows. These are useful diligence hypotheses, not guarantees of resilience.

A company may build an advantage by understanding a specialized field, embedding its product in a workflow customers would find costly to replace, or earning trust and distribution that competitors cannot quickly reproduce. Customer context can also improve a product, but investors should establish what information the company is entitled to retain and use under its contracts and applicable obligations. A claim of “proprietary data” is not a moat unless the company has the rights, processes, and practical ability to turn that data into durable customer value.

Test the moat against realistic alternatives

  • Which part of the product would a customer lose by switching, and how costly or risky would replacement actually be?
  • Does usage create useful context or process knowledge that improves performance over time? Can competitors access or recreate the same inputs?
  • Is the product integrated into a mission-critical workflow, or is it a feature customers can replace with a general-purpose tool?
  • What comes from domain expertise, distribution, relationships, or trust rather than the underlying model?
  • Could a model provider, incumbent software vendor, or well-funded competitor add a similar feature? What would still distinguish the company?

These questions apply to traditional software as well. An established subscription product is not automatically protected from competition, and an AI company is not automatically without a moat. The investor’s task is to identify what customers value, what alternatives can provide, and what makes the company difficult to displace.

Capital needs, funding headlines, and infrastructure exposure

Capital intensity differs sharply across AI businesses. An application company that relies on third-party models may have a different funding and expense profile from a company building infrastructure or training and serving large models. Compute needs can also change as workload volume, model choice, and customer requirements evolve. The amount a company raises is therefore not a substitute for understanding how much capital it needs to reach a measurable product or business milestone.

The OECD’s 2026 analysis of 2025 venture-capital data reports that AI firms received USD 258.7 billion, or 61% of USD 427.1 billion in global VC investment. That headline share describes investment value, not the typical AI startup’s access to funding or investment returns. The OECD says mega-deals over USD 100 million made up about 73% of AI investment value in 2025, so a relatively small number of very large rounds materially affect the total.

Within AI, the OECD reports that IT infrastructure and hosting attracted USD 109.3 billion in VC investment in 2025. Cumulative investment in that category from 2012 through 2025 was USD 256.1 billion. These are capital-flow figures, not evidence of startup-level margins or the amount an individual company must raise. The OECD data were drawn from Preqin via OECD.AI and were last updated on 2026-01-01; the organization notes that classification methods may evolve.

UK evidence illustrates why operating inputs matter alongside funding totals. The UK Department for Science, Innovation and Technology’s 2025 sector study, reporting 2024 data, estimated UK AI-sector revenue at £23.9 billion and employment at 86,139. The estimates were produced by Perspective Economics. The study drew on secondary data, responses from 298 AI companies, and 52 in-depth interviews; its results describe the UK sector and should not be generalized to every market.

In the study’s survey, 66% of respondents (n=196) expected their need for computing power to increase. The study also reports that 71% expected increased need for skills and for software and development tools. These are survey expectations, not measured increases across all firms. Separately, 53% said access to equity investment had significantly affected their ability to meet business goals in the previous 12 months. Some firms also raised concerns about dependence on foreign cloud and LLM infrastructure. Together, these findings point to potential resource and supplier constraints; they do not establish how any particular startup will perform.

Map the funding plan to an operating milestone

  1. Identify the next proof point. Specify what the company must demonstrate—such as repeatable customer adoption, acceptable cost per outcome, retention, or a reliable deployment process—before assuming more capital will solve the problem.
  2. Build a workload-based cost forecast. Model expected usage, inference and cloud costs, data work, review, and implementation. Make assumptions about product quality and customer mix explicit.
  3. Stress-test suppliers. Ask what happens to margin and service quality if model or cloud prices change, capacity tightens, or a provider changes its terms. Evaluate whether switching providers or using smaller or open models is technically and commercially practical.
  4. Separate reusable investment from recurring expense. Determine whether spending on training, infrastructure, or data creates an asset that supports multiple customers and future workloads, or simply postpones a test of whether delivery economics work.
  5. Set a runway with contingencies. Estimate the capital needed to reach the milestone under a base case and a less favorable cost or adoption case. A funding plan should expose dependencies rather than assume future fundraising will arrive on schedule.

Pricing, retention, and valuation need AI-aware interpretation

Seat-based metrics can become less informative when a product changes how many employees need a license, or when customers buy automation by usage or outcome instead. PwC’s advisory commentary argues that seat contraction can obscure performance in net revenue retention and recommends looking at customer cohorts and gross revenue retention as well. It also observes movement toward value-based or outcome-based pricing. These are propositions to test against actual contracts and renewals, not assumptions to apply to every AI vendor.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For each pricing model, compare the price customers pay with the value they actually realize and the cost to deliver it. With usage pricing, inspect consumption patterns, revenue volatility, and whether higher usage improves or weakens contribution margin. With outcome pricing, establish that the outcome is measurable, attributable to the product, and economically deliverable. A price tied to a claimed business result does not prove that the company caused that result or can deliver it profitably.

Review revenue quality, not just the headline growth rate

  • Compare annual contract value with actual usage and renewal behavior. Identify whether growth comes from new customers, expanded usage, price changes, or concentrated one-off contracts.
  • Review retention by cohort, including gross revenue retention and net revenue retention. Where seats can decline as automation improves, inspect the customer relationship and realized value rather than reading seat counts alone.
  • Measure customer concentration, implementation expense, support needs, and realized customer return. A contract is more durable when the customer can point to value that exceeds the total cost and disruption of adoption.
  • For outcome-based contracts, define the baseline, measurement method, attribution rules, and the company’s exposure when an outcome is missed or disputed.
  • Do not apply a SaaS revenue multiple mechanically. Assess cost-to-serve, growth efficiency, retention, pricing power, supplier exposure, and the durability of the customer value proposition first.

A company-level diligence checklist

Before comparing an AI company with a traditional software business, investors can use the following checklist to make the comparison concrete:

  • Product and workload: What task does the product complete, and what proportion of the workflow does it automate reliably?
  • Unit economics: What does it cost to serve a customer or complete an outcome, including model, cloud, data, implementation, and review costs?
  • Margin trajectory: Do gross margin, contribution margin, and gross profit per customer improve as usage and customer count grow?
  • Delivery leverage: Are onboarding, support, and review burdens falling across cohorts, or does growth require a proportionate expansion of staff?
  • Customer evidence: What do usage, renewal, retention, concentration, and customer ROI show about the value delivered?
  • Pricing fit: Does pricing track a seat, usage, or an attributable outcome, and does that structure preserve attractive economics as customers expand?
  • Defensibility: What advantage comes from workflow integration, lawful proprietary context, domain expertise, distribution, or customer trust—and how quickly could alternatives reproduce it?
  • Dependencies: Which model, cloud, data, or infrastructure providers are critical, and what are the practical costs of switching?
  • Capital plan: How much funding is needed to reach the next evidence-based milestone, and what operating assumptions drive that estimate?

Comparisons are most useful when they put companies on equivalent footing: similar customer types, workloads, quality standards, and stages of growth. A young AI application company should not be judged against a mature subscription vendor without accounting for differences in product maturity, implementation, and cost allocation. Likewise, a high margin at low usage may not reveal what happens when customers rely on the product for more of their operations.

How to interpret the category without overgeneralizing

Traditional software’s reusable-product model can support attractive margins, while AI delivery can add costs that recur with usage or quality requirements. Neither point determines the outcome. AI products can scale well when workflows are reusable and reliable; traditional software can face substantial support, infrastructure, or implementation costs. The investment case turns on evidence that the particular company can grow customer value faster than the cost and capital required to deliver it.
