For a single conventional project, either can help assess whether it meets a required return. When you must choose between mutually exclusive projects, NPV is usually the better ranking measure: a smaller project can have a higher IRR while creating less total value.

NPV asks, “How much estimated value does this investment add?” IRR asks, “At what discount rate do its discounted inflows and outflows break even?” Both depend on projected cash flows; NPV also depends directly on the discount rate you select.
How NPV and IRR are calculated
Net present value
NPV is the sum of each period’s net cash flow discounted to today at the appropriate required return. In a simple case with one initial outlay and future inflows, subtract the initial investment from the present value of those inflows. Include other outflows in the periods when they occur, discounted to the present as well.
A positive NPV means the discounted inflows exceed the discounted outflows at the chosen rate. A negative NPV means they fall short at that rate. The result is an estimated currency amount, not a percentage return.

Internal rate of return
IRR is the rate, usually written as r, that makes NPV equal zero. In other words, at that rate, the present value of projected inflows equals the present value of projected outflows. A common accept-or-reject check is to compare IRR with the project’s cost of capital or other appropriate required return.
IRR can be calculated with a spreadsheet or a financial calculator that accepts periodic cash flows. Enter the initial outflow and subsequent cash flows in their periods, then calculate IRR. The result is useful only if the cash-flow pattern produces a meaningful, interpretable rate.

Which is better: NPV or IRR?
For one independent project
If the project has conventional cash flows—typically an initial outflow followed by inflows—calculate NPV using a risk-appropriate required return. A positive NPV generally supports acceptance. IRR offers a percentage-based cross-check: an IRR above the required return generally supports acceptance under the same assumptions. Neither measure replaces judgment about forecasts, financing, or other relevant circumstances.
When choosing between projects
If accepting one alternative rules out the other, compare their NPVs using the same appropriate required return. If the objective is to add more value, the higher NPV is generally the stronger choice, assuming estimates are comparable. A higher IRR alone does not mean a project creates more total value.

OpenStax’s 2022 textbook example makes the distinction concrete. Its regular embroidery machine has an NPV of $2,835.62 and an IRR of 14.10%; the heavy-duty machine has an NPV of $3,970.67 and an IRR of 13.20%. The heavy-duty machine has the lower IRR but the higher estimated NPV. These are instructional example results, not typical or market returns. OpenStax, “Choosing between Projects”.
For independent projects
If projects do not rule one another out and capital is not constrained, do not apply a one-project ranking rule as though you must choose only one. Each project can be assessed against the appropriate acceptance criteria; more than one may have a positive NPV.

Why NPV and IRR can disagree
Project scale
IRR is a percentage, so a small investment can post a higher rate while adding less currency value than a larger project. NPV makes the estimated value difference visible. When comparing alternatives, look at both the investment required and the absolute NPV rather than treating the largest percentage as the winner.
Cash-flow timing
Projects can return cash at different times. Those timing differences can change their NPV and IRR rankings, especially when the alternatives are mutually exclusive. Use a consistent, appropriate discount rate for the NPV comparison and examine the timing of each project’s cash flows rather than relying on IRR alone. Different project lives
If alternatives have different useful lives, or one can be repeated after it ends, the choice may depend on what happens after each project’s stated life. Consider the relevant project life and repeatability alongside the initial NPV and IRR comparison; a single rate or one-period snapshot may not resolve that broader decision.
When IRR is ambiguous or misleading
More than one sign change can produce multiple IRRs
IRR is not always a single, useful answer. When cash flows change sign more than once—for example, an initial construction cost, later operating inflows, and a large conversion cost at the end—there may be multiple rates that set NPV to zero. OpenStax illustrates this with a facility project that has two IRRs. In such cases, do not treat one displayed IRR as a definitive accept-or-reject result or project ranking. Examine the cash flows and NPV at the relevant required return instead. OpenStax, “Internal Rate of Return (IRR) Method”.
The reinvestment assumption may not fit
The cited textbook explanation of IRR assumes intermediate cash flows can be reinvested at the IRR. That may be unrealistic when the rate is high. Modified IRR (MIRR) is one alternative approach that uses a specified hurdle rate for reinvestment, but it depends on its own assumptions and is not automatically superior. Damodaran’s course materials discuss MIRR as one method.

- Clarify the choice: Are the projects mutually exclusive, or can you undertake both?
- Check the cash flows: Identify the initial outlay, the timing of later inflows and outflows, and any later costs that change the sign of cash flow.
- Choose an appropriate required return: Use a rate suited to the project’s risk, and apply a consistent rate when comparing alternatives.
- Calculate NPV: Treat it as an estimated currency amount of value added at that required return.
- Calculate and interpret IRR: Compare it with the required return only if the cash-flow pattern yields a meaningful rate.
- For mutually exclusive choices, compare value: If estimates and the discount rate are comparable, prefer the higher NPV when the goal is to add more value; do not choose solely by the higher IRR.
- Stress-test the estimates: Forecast errors or a different required return can change NPV and the decision. Neither measure eliminates uncertainty.
