Why AI Stock Rallies Lose Momentum—and What Investors Should Watch Next

AI-linked shares can lose momentum even as companies grow. Understand the role of expectations, valuation, spending and positioning—and what to check in earnings and guidance.

An AI stock rally can lose momentum even while companies are growing: share prices reflect expectations about future profits, not just recent results. If valuations already assume rapid growth, investors may sell when results, forecasts, spending or the timeline for AI-driven productivity fall short of what they expected. Positioning, borrowing costs and broader uncertainty can add to the move. That does not, by itself, show that AI’s long-term prospects have changed—or that every AI-linked business faces the same outlook.

What can make an AI stock rally stall?

“AI stocks” are not one kind of business or one uniform trade. The label covers chipmakers and other infrastructure suppliers, cloud and platform companies, and software businesses building AI applications. Their revenues, costs, capital needs and exposure to customer demand differ. A slowdown in one layer need not mean the same thing is happening across the value chain.

Expectations can outrun reported results

A company can report rising revenue and still disappoint investors if growth is slower than anticipated, margins weaken, spending increases faster than sales, or management gives a less optimistic outlook. The relevant comparison is not simply “growth or no growth”; it is the reported result and forward guidance against the expectations already embedded in the share price. Without a sourced consensus comparator, a result should not be called a “beat” or “miss.”

Large investment does not guarantee a return

AI infrastructure requires substantial investment, while the resulting revenue and productivity gains may take time to appear. The Federal Reserve Board’s 2026 Monetary Policy Report said U.S. business fixed investment rose at an 11% annual rate in the first quarter of 2026, with much of the strength appearing tied to infrastructure for AI services; it also recorded a 5.5% increase in 2025. Those figures show investment activity, not whether each project will earn an adequate return.

The scale is also visible in spending by large technology companies. The Federal Reserve Board, using S&P Capital IQ Pro and Bureau of Economic Analysis data, reported that capital expenditure by Amazon, Google, Meta, Microsoft and Oracle totaled $131 billion in the fourth quarter of 2025 and $412 billion for 2025, about 1.31% of U.S. GDP. The calculation excludes leases. Spending can support future capacity, but investors also need to assess the revenue it generates, the costs required to operate it and how it is financed.

Valuation and macro conditions can matter even when earnings look strong

The Federal Reserve’s July 2026 Monetary Policy Report said S&P 500 prices relative to analysts’ earnings projections remained in the upper range of the historical distribution. It also described analyst earnings expectations as strong, corporate bond spreads as low, and trade and geopolitical uncertainty as elevated. These conditions can coexist: optimistic earnings projections do not eliminate the risk that high valuations will be reassessed or that economic and financing conditions will change.

For a separate, explicitly dated valuation reference, Vanguard’s 2026 outlook reported a cyclically adjusted price-to-earnings ratio of about 37 on November 19, 2025, placing it in the top 10% of observations since 1988. That is a historical broad-market measure, not an October 2026 reading and not a valuation of every AI-linked stock.

Positioning can amplify a reversal

In its analysis of the five weeks through July 28, 2026, MSCI described the pullback as concentrated in high-momentum AI infrastructure components and interpreted the pattern as consistent with a crowded-trade unwind. It also noted that application-layer components behaved differently. That is MSCI’s interpretation of a particular period, not proof that positioning alone caused a decline or that all AI-related shares moved alike.

What recent figures do—and do not—say about the AI trade

The Federal Reserve Board reported that AMD’s, Broadcom’s and Nvidia’s market capitalizations rose 179%, 636% and 975%, respectively, between ChatGPT’s late-2022 launch and year-end 2025. Together, the three represented 11.2% of the S&P 500 at year-end 2025, down from a 12.4% high in October 2025. These are historical market-cap changes and index weights, not forecasts of returns or evidence that any particular share price is justified.

Adoption and productivity are also different measures. The Federal Reserve Board’s AI adoption note, published April 3, 2026, put U.S. business AI adoption at about 18% in the four-observation moving average through year-end 2025, with planned adoption at about 21%. The underlying Census Bureau survey changed its question wording in November 2025, so older and newer observations should not be treated as perfectly comparable. Adoption indicates reported use or plans; it does not by itself establish measurable productivity gains or profitable customer demand.

The July 2026 FOMC minutes capture that distinction. They summarize participants as saying, “Several participants suggested that AI-related investments would likely increase the growth of productivity and of potential output in the coming years.” The minutes also say participants saw considerable uncertainty about the timing and magnitude of those gains. Some discussed the possibility that disappointment about AI could trigger a significant stock repricing, with effects on consumer spending. This was a discussion of risk, not a prediction that disappointment or repricing would occur.

How to compare AI companies without treating them as one trade

Look at companies in the same reporting period where possible, and distinguish reported GAAP measures from company-defined non-GAAP measures. A chip supplier, a cloud provider and an AI software vendor can all benefit from AI demand while having very different costs, customer concentration and capital requirements.

The projection is management guidance, while the reported figures cover the specified periods; neither alone establishes whether the stock is attractively valued.

Microsoft chairman and CEO Satya Nadella said in the July 2026 release that Azure had surpassed $100 billion in revenue for the fiscal year and Microsoft 365 Copilot had reached over 30 million paid seats, “reflecting the confidence customers are placing in us to power their AI transformation.” That characterization is management’s view. Meta founder and CEO Mark Zuckerberg said in Meta’s release that “AI is accelerating our core business today, powering our next generation of products, and opening the door to entirely new enterprise opportunities.” This, too, is management’s view rather than independent evidence of future returns.

A practical checklist for what to watch next

Use a consistent set of questions when reading earnings reports, guidance or market moves. No single metric settles the investment case.

  • Revenue and customer demand: Is revenue growing, and does management identify AI products or services as a material contributor? Look for renewals and evidence that customers are willing to pay, not just adoption claims or planned use.
  • Margins and operating costs: How are operating margins changing as the business scales? Consider incremental costs such as depreciation, power, labor and infrastructure alongside reported revenue.
  • Capital intensity and cash generation: Compare capital expenditure and lease commitments with operating cash flow and free cash flow. Determine whether investment is translating into productive capacity and sales, rather than assuming spending alone proves future profitability.
  • Guidance versus expectations: Compare current guidance with the company’s prior outlook and, where a reliable sourced estimate is available, market expectations. A company can grow while lowering its forecast or disappointing a high bar.
  • Valuation: Use a dated valuation measure tied to the company’s earnings or cash flow, and account for uncertainty in forecasts. Historical broad-market valuation measures are context, not substitutes for company-level analysis.
  • Funding and financial resilience: Follow debt issuance, borrowing costs, interest expense, liquidity and dependence on external financing alongside investment plans. The FOMC minutes published July 29, 2026 also noted increased borrowing to finance AI infrastructure; that observation makes financing worth monitoring, not a conclusion that a particular company is overextended.
  • Business position: Identify whether the company sells infrastructure, operates a platform or sells applications. Check customer concentration and whether demand depends on a small number of buyers or suppliers; the same AI spending cycle can affect these positions differently.
  • External conditions and positioning: Consider interest rates, trade and geopolitical uncertainty, regulation and signs of crowded positioning. A change in these factors can affect valuations even when a company’s long-run AI opportunity remains intact.

Is the AI rally over—or are AI stocks falling now?

The figures cited here explain why a rally can lose momentum, but they do not establish October 7, 2026 market performance, current consensus estimates or current valuations. The latest market episode discussed in this evidence is MSCI’s five-week analysis through July 28, 2026; company releases and FOMC minutes cited here date to July 2026, while the adoption data run through late 2025. It would be unwarranted to use those dated observations to declare that the rally is over or to describe a current market move.

For an investor interpreting a decline, separate three questions: whether the company’s operating outlook has changed, whether the price had already assumed more than the company can deliver, and whether valuation or positioning is shifting independently of fundamentals. A pullback can reflect any combination of those factors. The central test is whether reported demand, profitability and cash generation are beginning to support the expectations built into each business’s price.
