How to Build a Diversified Portfolio When Stocks in the News Span Different Sectors

Stocks spanning several sectors may still leave a portfolio concentrated. Start with your goal and risk tolerance, assess holdings across asset categories and companies, then rebalance toward your intended mix.

Stocks in different sectors can add variety, but sector labels alone do not make a portfolio diversified. First choose an overall mix that fits your goal, timeline and capacity for loss; then check how your stock holdings—and any funds you own—are spread across companies and sectors. Rebalance toward your chosen mix when it drifts, while remembering that diversification cannot prevent losses.

Start with the goal, timeline and risk you can bear

Before choosing stocks or sector weights, identify what the money is for and when you expect to need it. A near-term goal may leave less time to recover from a market decline than a long-term goal. Also consider both your willingness to tolerate losses and your ability to absorb them without jeopardizing the goal. The SEC’s Beginners’ Guide to Asset Allocation, Diversification, and Rebalancing and Investor.gov’s Asset Allocation and Diversification explain why allocation depends on these personal circumstances. Neither source sets one allocation that suits everyone.

Choose the broad mix before picking sectors

Asset allocation is the division of a portfolio among broad categories such as stocks, bonds and cash. Decide what mix makes sense for your circumstances before trying to balance the stock portion across sectors. A portfolio can contain technology, health-care and consumer-company shares yet still be concentrated in stocks overall, with little or no exposure to other asset categories.

There are two layers to diversification: across asset categories, and within each category. Within stocks, that means considering exposure to different companies and industries. Investor.gov describes sector variety as one part of the process: “That could mean holding a number of different stocks or bonds, and investing in different industry sectors, such as consumer goods, health care, and technology.” Read the full Investor.gov guidance for its discussion of allocation and diversification.

Check what you own, not just the labels

Individual stocks make each company holding visible, but building and maintaining breadth across companies and industries takes attention. Funds can provide exposure to multiple holdings, but a mutual fund or ETF is not automatically broad: it may focus on a narrow market segment, and several funds can own many of the same leading companies. Review the underlying holdings and sector focus rather than treating a fund name as proof of diversification.

When comparing individual stocks with funds, consider:

  • Underlying breadth: How many companies and industries do you actually own?
  • Concentration: How much of the portfolio depends on one company or sector?
  • Overlap: Do different funds hold many of the same companies, adding less variety than their number suggests?
  • Monitoring effort: How much work will it take to inspect holdings and keep the portfolio near its intended mix?
  • Personal fit: Does the approach suit your goal, timeline and risk tolerance?

These are ways to evaluate fit, not a ranking of investment products. Investor.gov specifically cautions that a mutual fund or ETF may not be diversified if it focuses on a narrow sector or industry; see Asset Allocation and Diversification.

Review the whole portfolio and rebalance when it drifts

Review your holdings together, including investments held through different funds or accounts. A practical check is to compare your current broad allocation with your intended one, inspect the largest underlying holdings, and look at sector exposure across funds as well as individual stocks. A portfolio analysis feature offered by a fund or brokerage provider may help examine allocation, diversification and rebalancing needs; it is an optional review aid, not a substitute for deciding what mix fits your circumstances.

If some holdings grow faster than others, the portfolio can move away from its target. Rebalancing means bringing it back toward that intended allocation. It is different from changing the target just because one category or sector has recently done well. The SEC’s guide to allocation, diversification and rebalancing discusses this distinction.

Understand what diversification can—and cannot—do

Diversification is a way to manage concentration risk, not a promise of gains or protection from every decline. Investor.gov puts the limit plainly: “Diversification can’t guarantee that your investments won’t suffer if the market drops.” It may improve the chance that losses are smaller than they otherwise would be, but it cannot guarantee against loss. See Diversify Your Investments.
