Formal vs. Informal Businesses: Funding, Support, and Regulation

Formal registration can improve access to finance, services, and legal protections, but it does not guarantee a loan or make formalization worthwhile in every country. Here are the practical differences.

Formal businesses are registered and operate within applicable formal rules; informal businesses are not covered, or are insufficiently covered, by those arrangements. Registration can improve access to finance, public services, and legal protections, but it does not guarantee a loan or make formalization automatically worthwhile. The practical difference depends on local rules, costs, institutions, and the business’s circumstances.

What makes a business formal or informal?

There is no single worldwide definition. The International Labour Organization (ILO), in Recommendation No. 204 (2015), defines the informal economy as economic activities by workers and economic units that are “in law or in practice” not covered or insufficiently covered by formal arrangements. The ILO definition excludes illicit activities: an informal business is not, by that fact alone, an illegal business. ILO Recommendation No. 204

The World Bank sometimes uses a narrower, registration-focused shorthand: its FAQ describes informal firms as unregistered firms. That definition is useful for discussing business registration, but it does not capture every worker or activity that may be insufficiently covered in practice. World Bank FAQ

Formality is not a measure of business size, legitimacy, or success. A small enterprise can be registered, and a business that operates informally may still be providing lawful goods or services. Registration and workers’ legal coverage are related, but one does not establish the other in every case.

How do formal and informal businesses differ?

The ILO reports that more than 60% of the world’s workforce and 80% of enterprises operate in the informal economy. The topic page does not state the figures’ reference year, so they should be read as institution-reported global estimates, not as measurements for a specific year. ILO informal economy

Can an informal business get a loan?

It can, but access may be harder. Unregistered businesses can face barriers to credit, while registration and reliable records may help a lender verify the business and assess an application. The World Bank identifies credit information, secured transactions, commercial lending, and electronic payments as parts of the broader financial-services environment—not just bank availability. The World Bank Group estimates that 70% of micro, small, and medium enterprises (MSMEs) in developing economies lack access to financing. Its FAQ page does not state the estimate’s reference year, so this is not a current-year measurement; it also describes a different population and issue from the ILO’s global informality estimates. Some finance products and policies are designed to encourage formalization. The ILO gives examples such as payment platforms that help microenterprises formalize payroll, graduation lending that makes larger loans conditional on enterprise status, and added benefits such as insurance for formal enterprises. These are examples of possible program design, not standard offers or guarantees available to every business. ILO: Financing formalization

What support can registered businesses access?

Support can include more than loans. Depending on local programs and eligibility, businesses may find skills development, digital tools, business-development services, links to markets, or help reaching financial intermediaries. The World Bank Group describes these forms of support as part of its work with MSMEs. World Bank Group: SME Finance

Some initiatives try to connect micro and small enterprises to regulated finance through services such as business-development support or a credit viability fund. The World Bank cites an Afghanistan program that included women-led firms as an example; it should not be treated as a universal benefit or entitlement. World Bank Group: SME Finance

Informal businesses may also receive tailored microfinance or transition assistance. In some programs, access to services is used as an incentive to formalize. The relevant question is therefore not simply whether support exists, but whether a particular business qualifies and whether the assistance addresses its actual constraint.

What rules apply if a business is informal?

There is no universal set of rules for informal businesses. Registration, tax, licensing, permitting, and labor requirements depend on the country and often on the business activity, location, and legal form. An unregistered business may still be subject to certain local laws; informality does not itself establish an exemption.

It also helps to distinguish rules on paper from the experience of complying with them. The World Bank’s Business Ready framework assesses three separate dimensions: the regulatory framework, public services, and operational efficiency. Consequently, two places with comparable registration requirements may still differ in how clearly rules are communicated, whether services are accessible, and how predictably procedures work. The World Bank reports associations between higher startup costs and lower business entry, employment, and productivity, and between cumbersome startup regulation, corruption, and informality. Does formalizing a business always pay off?

No universal financial answer is established. Formal status can open access to legal and financial services, but the costs of registration and ongoing compliance, the availability of useful services, and the odds of obtaining finance all depend on local conditions. A business should compare the actual obligations and opportunities it faces rather than assume that registration will produce a loan, a grant, or higher earnings.

The ILO describes formalization as a long-term process requiring legal and regulatory reforms alongside measures to boost productivity and wealth creation. That framing matters: formalization is not just a one-time registration event, and its results depend partly on whether institutions and support systems make formal operation practical. How to assess the trade-off in a specific country

Because rules and services vary by jurisdiction, compare the practical situation for the business you have in mind:

  • Entry: What are the registration steps, time, and costs?
  • Finance: Which lenders or programs serve the business, and what records, collateral, credit history, or formal status do they require?
  • Payments and records: Are suitable payment services and reliable ways to document business activity available?
  • Support: Are public services, business-development assistance, or market-linkage programs available, and what are their eligibility rules?
  • Workers: What labor and social-protection obligations apply to the business and its workers?
  • Implementation: Are procedures understandable, accessible, and predictable in practice?

The World Bank’s framework treats regulation, public services, and operational efficiency as distinct considerations; examining them separately can reveal why formalization may be beneficial in one setting but costly or difficult in another. Business Ready methodology
