How to Verify an Exchange’s Reserves and Custody Before Depositing Crypto

A reserve report is only one dated piece of evidence. Check its scope and liabilities, then read the custody agreement for key control, segregation, asset reuse, withdrawals, and insolvency terms.

Before depositing crypto, check two different things: what dated evidence an exchange provides about its assets and customer liabilities, and what your account agreement says about who controls your assets and what happens if the firm fails. Proof of reserves can help with a limited snapshot; it is not, by itself, proof that an exchange is solvent or that you can withdraw on demand. If the exchange does not disclose enough to answer the questions below, treat that uncertainty as unresolved.

What proof of reserves can—and cannot—tell you

A reserve report generally addresses assets held at a particular time and, depending on its method, some comparison with customer balances. To assess it, you need to know both sides of that comparison: which assets were counted and how the customer liabilities were determined. A wallet balance or reserve ratio alone does not establish the full amount owed, off-chain obligations, legal claims, or which creditors would have priority in insolvency.

It is also a snapshot, not a guarantee about what happened before or after it. A report may not show whether assets were borrowed for the snapshot, used between reporting dates, or moved soon after publication. It does not establish future withdrawal availability.

SEC Investor.gov cautions that proof-of-reserves reports are not equivalent to financial-statement audits. PCAOB Office of the Investor Advocate staff likewise warn that these reports are inherently limited; their advisory is a staff view, not a PCAOB Board rule or policy. Treat terms such as “audit,” “attestation,” “verified,” and “proof” as descriptions to investigate, not interchangeable assurance levels.

How to examine a reserve report

  1. Find the dated report, not just a description of the method. Use the exchange’s official site to locate the report, snapshot, or account-verification portal. Record when the balances were measured and when the report was issued; those dates can differ.
  2. Check what is in scope. Identify the legal entities, assets, wallets, and customer balances covered. Look for exclusions and whether the report covers only on-chain assets. A method page without a current report does not tell you the exchange’s present position.
  3. Inspect the liability calculation. Find out whether all relevant customer balances and liabilities are included, including obligations that may not appear on-chain. Check how the balance population was assembled, whether you can verify your own account’s inclusion, and what process applies if your balance is missing or wrong.
  4. Identify the provider and its work. Note who performed the procedures, whether the provider is independent of the exchange, which standards were used, what assurance was expressed, and what limitations were stated. A label alone does not answer these questions.
  5. Read the methodology and exclusions before interpreting any ratio. Establish how the numerator and denominator were defined. There is no universal reserve threshold that guarantees an exchange is safe, so do not rank firms on a ratio without examining its scope and inputs.

What a Merkle proof or zero-knowledge proof establishes

A customer-level Merkle proof can help show that a particular balance appears in a specified tree or calculation, assuming the verification inputs and method are sound. A zero-knowledge proof can demonstrate a stated property of submitted balances without disclosing every underlying detail. These techniques address a narrower question than solvency: whether a balance is represented in a particular calculation.

They do not, by themselves, prove that every customer liability was submitted, that reported assets are controlled by the relevant entity and unencumbered, that assets were not borrowed, or that the position remained unchanged after the snapshot. Binance describes its own use of zk-SNARKs and Merkle trees as a way to show that user balance leaf nodes contribute to its claimed total user asset balance. That is Binance’s description of its implementation, not an independent audit of the exchange.

What to verify in the customer agreement and custody disclosures

Read the agreement for the particular account and service you plan to use. A familiar exchange brand may operate through different entities, and the agreement—not the brand name—identifies your contractual counterparty. Check these terms before transferring funds:

  • Entity and governing law: record the full legal name of the contracting entity and the governing law or jurisdiction.
  • Ownership and segregation: determine what the agreement says about your legal interest in the assets, how your position is recorded, and whether customer holdings are kept separate from the firm’s own assets in records and on-chain.
  • Use of assets: look for permission to lend, pledge, rehypothecate, or commingle customer assets. Do not assume “custody” or “cold storage” prohibits these practices; check the actual terms.
  • Key control and outsourcing: identify who controls the private keys, whether another custodian or subcontractor is involved, and which party is responsible for each part of the service.
  • Withdrawals and failure: review the right to withdraw, possible suspension rights, return-of-assets procedures, insolvency treatment, and any limits on the firm’s liability.

These provisions answer questions that a reserve report does not: what rights you have against the contracting entity and how the service is supposed to operate if something goes wrong.

Assess operational security, not just wallet labels

The SEC’s December 12, 2025 retail custody bulletin recommends asking where assets and keys are stored, who can access them, whether storage is subcontracted, how hot and cold wallets are used, what physical and cybersecurity procedures exist, and whether assets are used as collateral. Also examine account authentication, withdrawal approvals, incident communications, transfer costs, and any insurance terms, including exclusions. A statement that assets are held in cold storage does not settle questions about legal ownership, liability, governance, or who controls the keys.

Crypto wallets do not hold the assets themselves; they hold the private keys or passcodes used to access them. The SEC’s custody guidance uses this distinction to emphasize why key access and control matter.

Verify the entity and the rules that apply to your service

Search the relevant regulator’s official register for the exact entity named in your agreement, then confirm that its authorization covers the service you intend to use. Registration or authorization for one entity or activity should not be assumed to cover every service offered under the same brand.

Protections depend on jurisdiction and legal category. A crypto account should not be presumed to have the same protections as an insured bank deposit or an account at a registered securities broker-dealer. SEC materials address U.S. investor protections and U.S. securities-law categories; they are not a universal description of crypto custody rules.

As an EU example, MiCA Article 75 sets custody and administration duties for covered crypto-asset service providers within the framework’s scope. ESMA’s Single Rulebook presentation says the agreement must describe the service, custody policy, security systems, fees, and applicable law; providers must keep client position records, provide statements at least quarterly and on request, and have procedures to return assets or access means. The article also addresses segregation and provider liability for losses attributable to the provider, with a cap tied to market value at the time of loss. Applicability depends on the provider, service, and legal context; this is not a global rule or a guarantee that quarterly statements alone make custody safe.

Compare exchanges using the same questions

If you are considering more than one exchange, compare like with like: use reports with clearly stated dates and scope, and assess their disclosures against the same criteria. A simple comparison sheet can keep a persuasive ratio or security claim from obscuring missing information.

Asset control Who controls keys; whether assets are encumbered, lent, pledged, or commingled; hot/cold storage and access controls
Custody rights Legal and operational segregation; outsourcing; withdrawal and insolvency terms; liability limits
Legal setting Contracting entity, governing law, applicable authorization, transfer fees, and insurance exclusions

If an item is not disclosed, record it as unknown rather than treating silence as evidence that the arrangement is safe. Do not reduce the decision to one reserve percentage.

When self-custody is the alternative

If you decide not to leave assets with an exchange, self-custody changes who bears the operational responsibility; it does not verify the exchange’s reserves. A hardware wallet may keep keys offline, but you must protect the device, private keys, and recovery phrase. Loss or theft of the keys or phrase can mean permanent loss of access, so self-custody is not a risk-free substitute.
