Microsoft’s $7.6 Billion Nokia Write-Off Explained: How Its Phone Strategy Failed

Microsoft’s Nokia write-off was not a $7.6 billion cash loss. It was the accounting recognition that its acquired phone business and Windows Phone strategy had failed at scale.

On July 8, 2015, Microsoft announced an approximately $7.6 billion impairment tied to its Nokia phone acquisition, up to 7,800 job cuts and a sharp reduction in its standalone smartphone ambitions. This was not a new $7.6 billion cash payment or a literal loss of that amount in the quarter. It was a largely non-cash accounting charge recognizing that the acquired business and its goodwill were worth far less than Microsoft had recorded.

The charge nevertheless marked a real strategic failure: owning Nokia’s hardware had not solved Windows Phone’s weaker app ecosystem, developer support, distribution and consumer momentum.

What Microsoft actually bought

Microsoft did not acquire Nokia as a whole. It bought substantially all of Nokia’s Devices and Services business. The package included Lumia smartphones, feature phones, manufacturing and production facilities, related sales, marketing, support and design operations, plus a ten-year license to Nokia’s patent portfolio. Nokia retained its telecommunications-infrastructure business, HERE mapping operations at the time and ownership of its patents. Microsoft’s transaction announcement and Nokia’s 2014 Form 20-F describe the scope.

Microsoft announced the deal on September 3, 2013. It closed on April 25, 2014, after shareholder and regulatory approvals. Microsoft’s completion announcement marked the transfer of the phone operations into Microsoft Devices.

How much did Microsoft pay?

The figures differ because transaction consideration and accounting purchase price are not the same measure.

The euro figures come from Microsoft’s original terms. The later accounting figure is reported in Microsoft’s 2016 Annual Report. It is therefore misleading to say simply that Microsoft “paid $7.2 billion and wrote off $7.6 billion.” Those numbers use different currencies, dates and accounting bases, and the purchase-price figure includes acquired cash and allocated values for assets and liabilities.

What was the original strategy?

The Ballmer-era thesis was to combine Microsoft’s Windows Phone software with Nokia’s handset design, engineering, manufacturing, global distribution and Lumia brand. Nokia could supply volume, including lower-cost phones, while Microsoft integrated services such as Bing and Office into a broader Windows ecosystem. The acquisition announcement presented long-term revenue and profit opportunities and anticipated that Nokia’s Stephen Elop would lead the expanded devices organization. Microsoft’s announcement and its welcome announcement set out that rationale.

The problem was that smartphones are a network-effects business. A handset manufacturer can make attractive devices, but a platform also needs applications, developers, carriers and users. By the time Microsoft bought Nokia’s phone operation, Android and iOS had already established overwhelming momentum.

Why the Nokia strategy failed

Windows Phone lacked ecosystem scale

Windows Phone remained far behind Android and iOS in application availability, developer investment, carrier reach and consumer adoption. Nokia hardware could not, by itself, supply the missing network effects.

Repeated platform changes weakened confidence

The move from Windows Phone 7 to Windows Phone 8 and later Windows 10 Mobile created compatibility and upgrade uncertainty. Consumers had reasons to wait, while developers had less incentive to build for a small and changing market.

The economics required much greater volume

Hardware, software, marketing, manufacturing and ecosystem spending require substantial unit scale. Post-acquisition sales did not support the volume assumed by the original thesis.

Microsoft changed direction after the CEO transition

Steve Ballmer announced his departure in 2013, and Satya Nadella became CEO in February 2014, shortly before closing. Nadella emphasized cloud services, productivity software and a more focused hardware portfolio rather than maintaining a broad, standalone phone business.

The deal was already being reworked

Only about three months after closing, Microsoft announced a restructuring expected to cost $1.1 billion to $1.6 billion before tax over four quarters, including severance and asset-related costs. The July 2014 filing shows that integration and scale problems were visible well before the 2015 impairment.

What the $7.6 billion write-off means

An impairment charge reduces the recorded value of assets when expected future economic benefits fall below their carrying value. Goodwill represents acquisition-related value that cannot be assigned to specific identifiable assets; phone-related intangible assets can include technology, customer relationships and other acquired rights. The charge does not mean Microsoft wrote a new check for $7.6 billion in July 2015.

Microsoft said the Nokia-related impairment had no impact on cash flow from operations and was not deductible for income-tax purposes. It still mattered economically: it reduced reported operating income and earnings and acknowledged that earlier forecasts and valuation assumptions were no longer supportable. Microsoft’s announcement and its SEC Form 8-K provide the treatment.

The later reported amount was approximately $7.5 billion, rather than the approximately $7.6 billion estimate announced in July 2015. It consisted principally of a $5.1 billion goodwill impairment and a $2.2 billion impairment of phone-related intangible assets, according to Microsoft’s 2016 Annual Report and fiscal 2017 Form 10-K.

What Microsoft announced alongside the charge

  • Up to 7,800 job reductions, primarily in the phone business.
  • A narrower phone portfolio instead of a broad mass-market lineup.
  • A shift away from a standalone phone strategy toward a broader Windows ecosystem.
  • Approximately $750 million to $850 million in additional restructuring charges.
  • Retention of a smaller capability for possible long-term reinvention in mobility.

Microsoft did not use the word “failure” in its official announcement. Calling the episode a failure is an interpretation of the impairment, layoffs and strategy reversal: the original plan to build a large standalone smartphone business had not worked.

How the charge affected Microsoft’s results

Microsoft’s fiscal fourth quarter ended June 30, 2015, included approximately $7.5 billion in non-cash impairment charges and $780 million in restructuring charges. Those items produced a reported quarterly loss. Microsoft also supplied adjusted figures excluding the impairment and restructuring effects, but adjusted earnings do not undo the capital committed, the lost time or the strategic opportunity cost. The quarterly results filing contains the reported and adjusted presentation.

The retreat continued in 2016

July 2015 was not the end of the phone business. In May 2016, Microsoft announced plans affecting up to 1,850 jobs and approximately $950 million in additional impairment and restructuring charges, including about $200 million in severance. It said its remaining phone efforts would concentrate on areas such as enterprise security, manageability and Continuum. Microsoft’s May 2016 announcement documents the plan.

Microsoft also agreed to sell its entry-level feature-phone business to FIH Mobile and HMD Global for $350 million. The sale announcement describes the transaction.

The operating data show the scale of the retreat. Microsoft reported phone revenue down $4.2 billion, or 56%, in fiscal 2016. Lumia unit sales fell from 36.8 million in fiscal 2015 to 13.8 million in fiscal 2016; sales of other phones fell from 126.8 million to 75.5 million. These figures appear in the 2016 Annual Report and fiscal 2017 Form 10-K.

Was the acquisition irrational?

It had a coherent industrial logic. Nokia brought real engineering talent, factories, distribution, patents and an established handset operation. The acquisition also generated revenue and delivered assets that were not worthless.

But the transaction attempted to buy a position in a market whose most important advantages were software ecosystems and network effects. Microsoft acquired hardware after the mobile-platform race had largely consolidated, and hardware ownership could not repair Windows Phone’s developer and consumer deficit. The speed from closing to restructuring, followed by the 2015 impairment and 2016 retreat, shows that Microsoft’s valuation and scale assumptions were badly wrong.

The bottom line

Microsoft did not lose $7.6 billion in cash in 2015. It recognized that the Nokia phone business and related goodwill had lost most of their recorded value, resulting in an approximately $7.5 billion fiscal 2015 impairment. The accounting entry was non-cash, but it represented a very real strategic failure: Microsoft tried to buy its way into mobile hardware after losing the platform battle.
