How Convertible Note Prepayments Affect Dilution and a Company’s Cash Runway

Prepaying a convertible note may reduce shares issued on conversion, but it costs cash and can shorten runway. The note’s terms determine what is permitted and owed.

Prepaying a convertible note can reduce the amount that turns into shares, but only if the note permits repayment and the company can afford the cash outlay. Leaving the note outstanding may preserve cash for operations, while conversion can dilute existing shareholders. The actual result depends on the signed agreement, its amendments, the company’s capitalization and its cash forecast.

What a convertible note prepayment changes

A convertible note is debt with a mechanism that can turn some or all of the amount owed into equity when specified conditions occur. Until it converts or is otherwise settled, principal and potentially interest remain obligations under the contract. Conversion rules and control over timing vary by instrument, as the U.S. Securities and Exchange Commission’s Investor.gov guide explains.

If the company is allowed to prepay, a cash payment may extinguish principal and accrued interest that otherwise could convert, reducing or avoiding shares issued for that note. In exchange, the company has less cash available for operations and may have a shorter runway. Conversion typically avoids that immediate repayment outflow but issues equity, diluting existing owners. Neither outcome captures every source of dilution: financing shares, other convertible securities, options and transaction terms may also change ownership.

Which contract terms determine the outcome?

Review the executed note and any amendments. Sample agreements illustrate how terms can vary; they are not universal rules.

Prepayment right and required consent

Find out whether the company has an optional prepayment right, whether holder or majority-holder consent is needed, and whether a financing, default or change of control alters that right. One SEC-filed sample bars prepayment before maturity without majority consent; a separate sample term sheet calls for written approval by the requisite noteholders for ordinary prepayment. Amount and timing of payment

Calculate the contract-defined amount due on the proposed payment date. It may include principal, accrued interest, default interest, premiums or fees. A sample corporate-transaction clause requires accrued interest plus twice the principal for a holder electing cash instead of conversion. That is an example of one clause—not a typical or generally applicable prepayment amount. SEC-filed term-sheet example.

Conversion trigger and price

Identify the financing threshold that triggers conversion, the discount, valuation cap, capitalization definition and how competing price calculations interact. In one filed example, principal and unpaid accrued interest convert at the lower of the discount price and valuation-cap price. A lower conversion price generally means more shares for a given balance. The note’s headline cap alone is not enough to calculate ownership. SEC-filed note example.

Interest treatment, maturity and company transactions

Check whether interest is paid in cash, converts with principal, or receives different treatment at maturity or another event. Interest included in the converting balance can increase the shares issued; paying it in cash increases the near-term cash requirement. Also determine whether maturity permits repayment, extension, optional conversion or mandatory conversion, and what a defined sale, merger or other change of control triggers. Other securities and capitalization

Model other notes, SAFEs, options and the agreement’s specific capitalization definition. These can affect both the number of shares issued on conversion and the resulting ownership percentages.

Compare the available scenarios using company-specific inputs

Do not infer a dilution percentage or runway effect from a generic rule of thumb. Build a separate calculation for each alternative permitted by the note, such as prepaying now, leaving the note outstanding through a qualified financing, or reaching maturity or a transaction without prior conversion.

Use the actual note balance and event date, contractual conversion formula, current capitalization, proposed financing terms, company cash and burn forecast. Show dilution from the note separately from new-money shares, option-pool changes, SAFEs and other convertibles; otherwise the note’s effect can be confused with the rest of the financing.

Some instruments convert based on a market price at a discount. The SEC warns that a falling share price can mean more shares are required, increasing dilution and potentially making a later financing harder. This warning is especially relevant to some public-company instruments; it should not be assumed to describe every capped startup note. Investor.gov: Convertible Securities.

How early repayment may appear in the accounts

Do not assume the full cash payment is automatically an expense, or that every early redemption has the same balance-sheet effect. For certain compound financial instruments, IAS 32 materials describe liability and equity components and their treatment when an instrument is redeemed or repurchased early. HM Revenue & Customs’ worked example likewise separates components for a convertible bond. Accounting for a particular startup note depends on its terms, jurisdiction, reporting framework and the applicable current standards. HMRC Corporate Finance Manual, CFM21270.

HMRC’s example assumes a three-year £1 million convertible bond paying 5% annual interest and a 7% market yield for a comparable non-convertible liability. Under those assumptions, it calculates a £947,513 liability component and a £52,487 equity component. These are illustrative accounting figures for that example, not market statistics or a forecast for another company. HMRC Corporate Finance Manual, CFM21270.

What to gather before deciding

  • The signed note, amendments and any relevant holder consents.
  • The amount due on the proposed payment date, including contractually applicable interest, premiums and fees.
  • The company’s current cash balance, burn assumptions and forecast runway after any payment.
  • The cap table and the contractual capitalization definition, including other notes, SAFEs and options.
  • For each available scenario, the conversion calculation, shares issued and post-transaction ownership.

These inputs make the choice a comparison of liquidity, contractual obligations and ownership—not a simple choice between “cash” and “dilution.” The SEC’s Investor.gov material is investor education, not legal advice; have qualified legal and accounting advisers review the actual instrument and its treatment in the relevant jurisdiction.
