Home Sale Exclusion From Capital Gains Tax: Who Qualifies and How It Works

The home sale exclusion can shelter qualifying gain from federal tax, but the limit depends on eligibility, filing status, prior sales, and property use.

You may be able to exclude up to $250,000 of gain from U.S. federal income tax when you sell your main home, or up to $500,000 on certain joint returns. Those limits apply to qualifying gain—not to the sale price—and eligibility depends on how long you owned and lived in the home, prior home-sale exclusions, and any rental or business use.

How much gain can you exclude?

Section 121 of the Internal Revenue Code allows an eligible seller to exclude gain from the sale or exchange of a main home. The IRS’s general exclusion ceilings are:

Situation General ceiling Key qualification
Eligible individual $250,000 of gain The ownership, use, and other eligibility rules must be met.
Certain married taxpayers filing jointly $500,000 of gain For the full joint-return ceiling, generally one spouse must meet the ownership test, both spouses must meet the use test, and neither may have used the exclusion on another home sale during the preceding two years.

These are maximum exclusions, not automatic deductions from your sale proceeds. A married couple does not qualify for the $500,000 ceiling solely because it files jointly. The IRS explains the general limits in Tax Topic 701; the detailed eligibility rules and worksheets are in Publication 523.

What are the ownership and main-home tests?

Generally, during the five-year period ending on the sale date, you must have owned the home for at least two years and used it as your main home for at least two years. The ownership and use periods may be different and do not have to be consecutive. The IRS generally considers your main home to be the place where you live most of the time. If you have more than one home, the exclusion usually applies only to the one that was your main home.

For example, someone who owned a house for five years but lived in it as a main home for only 18 months generally has not met the two-year use test. Someone whose qualifying ownership or residence was split into separate periods may still meet a test if the qualifying periods add up to at least 24 months within the five-year window.

Can a previous home sale prevent you from claiming it?

Usually, you cannot claim the exclusion if you excluded gain from another home sale during the two years before the current sale. A sale primarily because of a change in employment location, health, or certain unforeseen circumstances may qualify for a reduced exclusion. Whether an exception applies, and the amount available, depends on the facts; a qualifying event does not automatically guarantee a particular exclusion. Use the eligibility steps and exceptions in IRS Publication 523 rather than assuming the full ceiling applies.

How do you calculate the gain?

Work out the gain before comparing it with the exclusion ceiling. In broad terms, the calculation starts with the amount realized from the sale and subtracts your adjusted basis. Publication 523 has worksheets for the amount realized, adjusted basis, gain or loss, and the portion that may be excluded. Selling costs and qualifying basis adjustments can affect the result, so the sale price alone does not tell you how much is taxable.

For a simplified illustration, suppose a qualifying seller has a $400,000 gain after the relevant sale and basis calculations, and no limitation or special allocation applies. An eligible individual could exclude up to $250,000, leaving $150,000 potentially taxable. If the seller instead had a $200,000 qualifying gain, it could fall entirely within that individual’s ceiling. These examples do not determine a real seller’s tax result.

A loss on the sale of a personal main home generally is not deductible. The exclusion concerns gain; it does not turn a personal loss into a deductible loss.

What changes if you rented the home or used part of it for business?

A rental or business-use history can leave some gain taxable even when you meet the basic ownership and residence tests. Before calculating, gather the dates you owned and occupied the home, rental or business-use periods, depreciation allowed or allowable, and records of any earlier home-sale exclusion.

Depreciation

Gain attributable to depreciation allowed or allowable for periods after May 6, 1997 cannot be excluded under Section 121. This can matter when you rented the home or claimed depreciation for business use. The tax result may depend on what was depreciated and how the space was used.

Nonqualified use

Some periods after 2008 when the property was not used as your main home can affect how much gain is excludable. The rules include exceptions, including an exception for certain periods after your last use of the property as a main home within the five-year test period. The allocation is fact-specific; consult Publication 523 for the applicable rules rather than treating every rental period the same way.

Home office or other business space

Business use within the dwelling may be treated differently from a separate structure used for business. Publication 587 explains when allocating gain may or may not be required. The layout, nature of the business use, and depreciation history matter.

Do you have to report the sale on your tax return?

The IRS says to report the sale if you receive Form 1099-S, even if the gain is excludable, or if any gain cannot be excluded. Reporting may also be required if you choose not to claim the exclusion. When reporting is required, Form 8949 and Schedule D may apply. Use the forms and instructions for the tax year of the sale, along with the applicable year’s Publication 523 worksheets.

What if you are a surviving spouse?

A surviving spouse may be able to use the $500,000 ceiling on a sale made no more than two years after the other spouse’s death, but only if the stated conditions are met. IRS Publication 554 describes circumstances that include the surviving spouse not having remarried, the spouses meeting the use test at the time of death, at least one spouse meeting the ownership test, and neither spouse having used the exclusion on another home sale during the preceding two years. In specified circumstances, the surviving spouse may also include the deceased spouse’s ownership period. These rules are conditional, not an automatic transfer of the larger ceiling.

What records should you gather before estimating your tax?

  • The sale date, closing statement, and records of selling costs.
  • Documents supporting the home’s purchase price and later basis adjustments.
  • A timeline of ownership and main-home occupancy for the five years before the sale.
  • Records of any prior home-sale exclusion within the two-year period.
  • Rental or business-use dates and depreciation allowed or allowable.
  • Your filing status and, if filing jointly, each spouse’s ownership, use, and exclusion history.
  • Any Form 1099-S and records relevant to a reduced-exclusion exception.

The rules described here are U.S. federal income-tax rules. State and local tax treatment is not addressed. IRS Topic 701 and 2025 Publications 523, 554, and 587 provide the relevant general guidance; check the publication and forms for the return year that applies to your sale.
