Digital Factoring: How Online Invoice Financing Works

Digital factoring uses online platforms to finance unpaid invoices. Understand the workflow, costs, recourse terms and questions to ask before accepting an offer.

Digital factoring uses online platforms to help businesses sell unpaid invoices and receive cash before customers pay. A platform may handle invoice submission, verification, financier bids and settlement, but the underlying deal is still a receivables transaction: the business receives less than the invoice’s face value, and the factor usually collects from the customer. The exact contract, fees and legal protections depend on the provider and jurisdiction.

What is digital factoring?

In factoring, a business sells an unpaid customer invoice to a factor. The factor pays an agreed amount upfront, usually below the invoice’s face value, and typically collects the invoice from the customer when it comes due. Digital factoring moves some or all of the application and transaction process onto electronic platforms.

Depending on the platform, technology may support invoice submission and matching, confirmation by the buyer, financier bids, risk assessment and payment settlement. Some platforms connect a business with multiple financiers. Digital delivery does not, by itself, establish which party bears nonpayment risk or what rules apply; those depend on the contract and local law. The International Finance Corporation’s 2024 guide to factoring regulation and supervision describes the role of platforms in evaluating receivables and enabling sales to multiple investors.

How does online invoice factoring work?

The steps differ by product. One clearly defined example is India’s Trade Receivables Discounting System (TReDS), an RBI-regulated electronic platform for financing or discounting MSME trade receivables through multiple financiers:

  1. The MSME seller or buyer creates an invoice-based Factoring Unit on the platform.
  2. The counterparty accepts the Factoring Unit.
  3. Financiers submit bids.
  4. The seller or buyer selects a bid.
  5. The financier pays the MSME seller at the agreed discount.
  6. The buyer pays the financier on the invoice due date.

This sequence and TReDS’s rules apply to that Indian platform arrangement, not automatically to services elsewhere. The Reserve Bank of India’s TReDS FAQ says TReDS transactions are without recourse to MSMEs and that a TReDS operator needs RBI authorization under the Payment and Settlement Systems Act.

Factoring, invoice discounting and reverse factoring

These terms describe different arrangements, even when a provider offers them through a similar-looking website or app.

Arrangement Who initiates or controls it What happens to the receivable
Factoring The supplier seeks financing against its unpaid invoices. The business sells the receivable to a factor, which typically owns it and collects from the customer. The customer generally knows a factor is involved.
Invoice discounting The supplier borrows or obtains financing against invoices while retaining control of its sales ledger. The business generally keeps control of customer invoicing and collections; the financing may be undisclosed.
Reverse factoring (also called supply-chain finance) The buyer organizes the arrangement for suppliers. Suppliers may obtain earlier payment based on the larger buyer’s credit strength.

These are broad distinctions, not substitutes for reading the transaction documents. The ICAEW guide to asset-based finance discusses factoring and invoice discounting; the IFC guide covers factoring frameworks and market structures.

Is factoring a loan or a sale of invoices?

In a genuine factoring arrangement, the business sells a receivable rather than simply borrowing against it. But the label on a contract is not conclusive. The rights, obligations and economic substance of the transaction matter, and the treatment can vary by jurisdiction.

Japan’s Financial Services Agency warns that a transaction described as a factoring sale may raise concerns as unregistered lending if it functions economically like a loan. It identifies seller buyback obligations, or a requirement that the seller pay the factor from its own funds when the customer does not pay, as warning signs. This is Japan-specific regulatory guidance, not a universal legal test. See the FSA’s warning about using factoring services.

What does recourse mean in factoring?

Recourse means the seller may remain liable under the contract if the customer does not pay. Depending on the terms, the factor may be able to require the seller to repay an advance or buy back the invoice.

Non-recourse generally means the factor accepts specified customer nonpayment risk. It does not necessarily transfer every risk: invoice disputes, defective goods, fraud, or breaches of the seller’s promises may still fall outside the protection. The contract should say which events are covered, what exclusions apply and what the seller must do if a customer disputes an invoice.

India’s RBI states that TReDS transactions are without recourse to MSMEs. That protection belongs to the specified TReDS arrangement and should not be assumed for other digital factoring products.

How much does invoice factoring cost?

Costs depend on the invoice, customer creditworthiness, contract structure and time until payment. ICAEW’s UK-oriented guide, reviewed on March 12, 2025, describes typical advances of 80–90% of invoice value and a typical discount-rate range of 0.5–5% of invoice value per month. These are guide figures, not a universal offer or a quote for a particular business.

Find out whether charges accrue weekly or monthly: the longer the customer takes to pay, the greater the total cost when fees accumulate over time. Also check for charges beyond the headline discount rate and how reserves or deductions affect the amount actually paid to you. Factoring may cost more than a conventional loan on an APR basis, and relying on it continuously can make working capital expensive. The ICAEW guide provides the cited typical ranges and explains common features of asset-based finance.

Benefits and trade-offs for a business

Factoring can turn an approved invoice into earlier cash instead of leaving the business waiting through the customer’s payment terms. A factor may also administer the ledger and collect payments, which can reduce work for the seller. Online platforms may make it easier to submit receivables or seek bids from more than one financier.

Those advantages come with costs and operational consequences. A third party collecting payment may affect the customer relationship. The business may have to meet invoice, buyer or platform eligibility requirements, and a disputed or late-paid invoice can complicate the transaction. Factoring can be a poor fit if its fees consume too much margin or if the business depends on it indefinitely to cover routine cash shortfalls.

How to compare digital factoring offers

Compare the money you will actually receive and the obligations you take on—not just a headline percentage. Check the following before accepting an offer:

  • Total cost over the expected invoice duration: include time-based fees and other charges, and model what happens if the customer pays late.
  • Advance and reserve mechanics: establish how much is paid upfront, what is withheld and when any reserve is released.
  • Recourse and buyback terms: identify exactly when you must repay an advance or repurchase an invoice, including for disputes or nonpayment.
  • Eligibility rules: confirm which invoices and debtors qualify and what evidence or buyer acceptance is required.
  • Customer notification and collections: ask whether the buyer will know about the arrangement, who collects, and who handles payment questions or disputes.
  • Platform and data permissions: understand what financial and invoice data the platform accesses, how it is used and who else can see it.
  • Provider authorization: check whether the provider or platform must be authorized in your jurisdiction and how to verify its status.

These checks matter because digital platforms and legal frameworks differ across markets. The OECD’s 2026 report describes governments enabling digital factoring infrastructure and centralized invoice registries to help verify receivables, reduce double financing and improve credit assessment. It cites jurisdiction-specific developments, including Ukraine adopting a new factoring law in 2025 and France implementing an electronic transferable-records framework; neither example means the same protections or infrastructure apply everywhere.
