An adjustable-rate mortgage (ARM) can start with a lower interest rate and principal-and-interest payment than a fixed-rate mortgage, but that rate can change after an introductory period. Whether the initial savings are worth the later uncertainty depends on the loan’s adjustment schedule, rate caps, payment rules and your ability to afford its maximum payment—not simply on how long you expect to keep the home.
How an adjustable-rate mortgage works
An ARM typically begins with an introductory rate that stays fixed for a specified period. After that, the rate adjusts on a contract schedule. In a 5/1 ARM, for example, the initial rate lasts five years and then adjusts once a year. CFPB lists 3, 5, 7 and 10 years as common initial fixed periods; these are examples, not requirements for every loan. The adjustment interval is also specified in the contract. Index, margin and fully indexed rate
After the introductory period, the rate generally reflects an index plus a lender-set margin, subject to the loan’s caps and other terms. The index tracks broader market conditions; the margin is set for the loan and ordinarily does not change after closing. The initial rate may be discounted, so it may be lower than the later fully indexed rate. Ask the lender to identify the index, margin and fully indexed rate in your disclosures. Rate changes and payment changes are related, but not identical
If the index rises, the ARM’s rate can rise; if the index falls, the rate may fall, depending on the contract. A floor can limit how far it can decrease. The payment may be recalculated on a different schedule from the rate, so ask when both the rate and payment can change. Some contracts may allow the balance to grow if a payment does not cover accrued interest; this is called negative amortization. CFPB explains negative amortization.

Potential advantages of an ARM
- Lower initial cost: Many ARMs begin at a lower rate than fixed-rate mortgages, which can mean a lower initial principal-and-interest payment. That advantage applies during the introductory period; it does not establish that the loan will cost less over the full time you own it.
- A possible benefit if rates decline: Depending on the contract’s adjustment rules and any floor, an ARM’s rate and payment may decrease when its index falls. A decrease is not guaranteed.
- Potential fit for a shorter holding period: Someone expecting to move before the first adjustment may value the initial rate. That is a planning possibility, not a reliable way to avoid future adjustments: home values or personal circumstances can change, and a sale or refinance may not happen on the expected schedule or terms. CFPB cautions borrowers not to assume they can sell or refinance before a rate changes.
Risks and disadvantages to weigh
Payment uncertainty and potential payment shock
After the initial period, a rising index can increase the rate and payment. The first payment is not a reliable guide to later payments. Find out the first adjustment date, how often adjustments follow, and how the payment is recalculated. Caps limit changes but do not eliminate the risk
Most ARM contracts use caps to limit rate increases at the first adjustment, at later adjustments, and over the life of the loan. CFPB describes initial caps of 2 or 5 percentage points, subsequent caps of 1 or 2 points, and lifetime caps of 5 points as common—not universal—terms. Some loans have different limits, a higher lifetime cap or a floor that restricts decreases. Use the actual contract, not a typical example, to determine the highest rate and payment. Floors, one-way adjustments and negative amortization
A floor can prevent the rate from falling below a stated minimum, and some contracts may restrict adjustments to upward changes. These terms can reduce or remove the benefit of falling rates. Negative amortization is a separate risk: if the payment is too small to cover interest, the unpaid interest may be added to the loan balance. Ask whether the balance can increase after closing and what terms would cause that to happen.
A planned refinance or sale may not be available
A move or refinance can be delayed or become impractical if the home’s value, your finances or lending conditions change. Do not base affordability on the assumption that you will be able to exit the loan before its rate adjusts.

Compare the contract, not just the starting payment
When comparing an ARM with a fixed-rate offer—or comparing two ARMs—use the same loan amount, term, points, fees and closing assumptions where possible. A fixed-rate mortgage keeps its interest rate set at origination; an ARM can change according to its contract. Compare these terms side by side:

| Initial rate and period | What is the starting rate, and how long does it last? |
| Adjustment schedule | When is the first adjustment, and how often can the rate change after that? |
| Index and margin | Which index applies, what is the margin, and what would the fully indexed rate be? |
| Caps and floor | What are the initial, subsequent and lifetime caps? Is there a minimum rate or a restriction on downward changes? |
| Payment calculation | When is the payment recalculated, and can payment changes lag behind rate changes? |
| Balance and payoff terms | Can negative amortization increase the balance? Is there a prepayment penalty, and how long does it apply? |
| Maximum cost | What is the highest rate and payment allowed under the contract, and could you afford that payment without selling or refinancing? |
Ask the lender how high and how low the rate and payments can go, when payments could rise, and whether the loan remains affordable at its contractual maximum. Questions to answer before choosing
- Can the household budget handle the highest payment permitted by the contract, not just the initial payment?
- Would the loan still be affordable if the rate rose at the first adjustment and later adjustments followed the contract’s maximum limits?
- Does the expected benefit during the introductory period justify the uncertainty and possible payment increases afterward?
- Would the loan still work if you could not sell or refinance when you planned?
- Are any floors, limits on decreases, negative-amortization features or prepayment penalties acceptable to you?
