Accounting Software: What It Does and How to Choose

Accounting software can simplify bookkeeping and reporting, but the right choice depends on your accounting method, business model, tax needs, users, payroll, and inventory.

Accounting software records and organizes a business’s financial transactions, then uses them to produce reports such as a profit-and-loss statement and balance sheet. For most businesses, the right choice is the least complicated system that still handles their accounting method, tax jurisdiction, invoicing, expenses, reconciliation, users, and any essential payroll or inventory needs.

It can automate bookkeeping workflows, but it does not replace accounting judgment, tax advice, or the owner’s responsibility to review records. This guide focuses on U.S. small businesses; tax, payroll, invoicing, and feature availability differ by country and product edition.

What accounting software does

Accounting software is a system for recording, classifying, reconciling, and reporting financial activity. At its center is a general ledger: the record of transactions organized under a chart of accounts, such as cash, accounts receivable, sales, expenses, and liabilities.

Most full accounting systems use double-entry bookkeeping. Each transaction affects at least two accounts, and the entries are designed to keep the books in balance. For example, recording a customer invoice generally increases accounts receivable and revenue; recording its later payment increases cash and reduces accounts receivable.

Common workflows include:

  • Importing bank and credit-card activity, then categorizing or matching transactions to invoices, bills, receipts, or transfers.
  • Creating estimates, invoices, recurring invoices, credit notes, and customer payment records.
  • Recording vendor bills, tracking due dates, and monitoring accounts payable.
  • Capturing receipts and expenses, and keeping an audit trail of changes and adjustments.
  • Reconciling book balances against bank and card statements.
  • Producing reports such as profit and loss, balance sheet, cash flow, and general ledger.
  • Managing tax-related categories, sales-tax information, user access, and accountant collaboration.

Accounting products may also offer payment collection, payroll connections, inventory, budgeting, project tracking, or cash-flow forecasts. Those functions are not necessarily included in every plan, and a feature label alone does not establish how deeply it is supported. For example, an inventory feature might track item quantities without providing the valuation, warehouse, or assembly controls a retailer needs.

QuickBooks lists invoicing, reporting, bill pay, inventory, budgets, project profitability, permissions, and AI-assisted features that vary by plan (QuickBooks pricing and features). Zoho Books lists functions including invoicing, expenses, bank reconciliation, sales-tax tracking, reporting, inventory, projects, and purchasing across its plans (Zoho Books plans).

How the accounting basis affects your records

Cash basis

Cash-basis accounting generally records income when money is received and expenses when money is paid. It can be easier to understand for a small, simple operation, but a cash-basis report may not show the full effect of unpaid customer invoices or vendor bills.

Accrual basis

Accrual accounting generally records revenue when it is earned and expenses when they are incurred, even if cash changes hands later. It provides a fuller view of receivables, payables, and operating results. Ask your accountant which method is appropriate for your business and any tax, lender, or reporting requirements. A change of method can require adjustments and professional review.

Who needs accounting software?

A freelancer may need little more than reliable invoicing, expense records, and tax-ready reports. A business with employees, inventory, sales-tax obligations, multiple accounts, or an outside bookkeeper has more to coordinate—and more risk if records are incomplete or hard to reconcile.

  • Sole proprietors and consultants: Look for invoicing, expense capture, bank reconciliation, and reports suited to your tax and client-billing needs.
  • Agencies and other service businesses: Consider project profitability, time tracking, recurring billing, accounts payable, and access for a bookkeeper.
  • Trades and contractors: Check job costing, project tracking, purchase orders, and the ability to separate costs by job.
  • Retail and ecommerce businesses: Verify inventory valuation, sales-channel synchronization, returns, purchase orders, and sales-tax workflows rather than relying on an item list alone.
  • Employers: Evaluate payroll separately, including state and local coverage, tax filings, contractor handling, and payroll records.
  • Nonprofits and property businesses: Confirm fund or restriction reporting, grant workflows, property tracking, and other specialist requirements with the product provider and your accountant.
  • Partnerships, corporations, and multi-entity businesses: Check the reporting, permissions, entity separation, and consolidation capabilities you actually require. A small-business plan may not support advanced multi-entity accounting.

A spreadsheet can be workable for a very small, low-volume business with simple activity and no meaningful inventory, payroll, or sales-tax complexity. As transaction volume, users, accounts, or reporting needs increase, manual entry and reconciliation become harder to control. Spreadsheets also do not automatically provide a complete double-entry ledger or a dependable audit trail.

Accounting software, bookkeeping software, and invoicing apps

Bookkeeping software often emphasizes transaction entry, categorization, reconciliation, and basic reporting. Accounting software usually signals a broader system with a general ledger and financial statements. Vendors use the terms inconsistently, so evaluate the actual functions rather than the label.

An invoicing app can create bills and accept payments without maintaining a complete ledger, tracking liabilities, reconciling accounts, or producing reliable financial statements. If you need accounting records for tax preparation, lending, or business decisions, confirm that the product supports those needs—not just invoice creation.

Features to check before choosing

Core bookkeeping and reporting

  • General ledger and a chart of accounts that can be reviewed or adjusted appropriately.
  • Bank and credit-card connections, manual import options, transaction matching, and reconciliation.
  • Accounts receivable and payable, including invoice and bill status.
  • Profit-and-loss, balance-sheet, and cash-flow reports, plus data export.
  • Receipt capture, transaction history, accountant access, and role-based user permissions.

Growth and specialist needs

  • Inventory accounting: establish whether it tracks quantity on hand, cost of goods sold, valuation method, purchase orders, warehouses, serial or batch numbers, and bundles or assemblies.
  • Projects and job costing: check whether costs and time can be assigned to projects and whether profitability reports are available.
  • Tax workflows: confirm support for your sales-tax jurisdictions, tax forms, and reporting needs. Tax automation does not decide whether your business has nexus, whether an item is taxable, or which exemptions apply in every case.
  • Payroll: ask whether it is included or provided as an add-on, which states and localities are supported, whether filings and payments are included, and how W-2s, contractors, benefits, and workers’ compensation are handled.
  • Other requirements: consider multi-currency, budgeting, approval workflows, multiple locations, custom reports, fixed assets, revenue recognition, API access, and multi-entity consolidation if your business needs them.

Xero’s U.S. plan page describes invoicing, bill entry, reconciliation, reporting, sales-tax and 1099-related functions, projects, expenses, and integrations; it presents payroll and some inventory capabilities as separate or plan-dependent. Confirm the precise plan details before buying (Xero U.S. plans).

Cloud versus desktop software

Most current small-business products are cloud subscriptions. Cloud access can make it easier to work in a browser or mobile app, share records with an accountant, receive updates, and connect bank feeds or other services. Zoho describes Books as available through browsers and mobile apps with synchronized data and cloud backups (Zoho Books).

The trade-offs are a recurring subscription, dependence on internet access and vendor availability, vendor-controlled changes, possible price increases, and the need to understand data export and cancellation policies. Desktop software may suit a workflow that values local access or offline use, but the business may carry more responsibility for updates, backups, security, remote access, and collaboration. Check current bank-feed and integration support for the particular product and edition rather than assuming it is equivalent to a cloud service.

Automation and AI need review

Accounting products increasingly promote automatic categorization, bill and receipt extraction, reconciliation suggestions, reminders, anomaly detection, forecasts, and natural-language financial queries. These tools can reduce routine work, but an incorrect category or rule can be applied repeatedly. Review suggestions, investigate exceptions, and retain controls over changes to the books.

QuickBooks identifies some AI and intelligence functions as beta or plan-dependent on its pricing page, while Xero promotes its JAX assistant and automated finance features on its U.S. plan page (QuickBooks; Xero). Product claims are not evidence that an automated result is accurate for your records. The business remains responsible for its accounting, filings, payroll accuracy, and decisions.

How to compare products and their costs

Start with fit, then compare the full cost. A low subscription can become expensive if necessary payroll, extra users, payment processing, integrations, migration, or accountant work is billed separately.

  1. Accounting fit: Confirm cash or accrual reporting, ledger access, journal entries, and the statements you need.
  2. Business model: List required workflows for services, retail, ecommerce, construction, nonprofit activity, or subscriptions.
  3. Volume and limits: Check invoice, client, transaction, bill, receipt, and storage limits.
  4. Users and accountant access: Identify included seats, role controls, accountant permissions, and per-user charges.
  5. Payroll and tax: Verify local coverage and filing scope independently of the core accounting subscription.
  6. Integrations and reporting: Test required banks, payment processors, ecommerce or point-of-sale tools, payroll systems, and custom reports.
  7. Migration and support: Ask how opening balances, history, attachments, and reconciled transactions transfer, and what help is available.
  8. Total cost: Add subscription, add-ons, payment fees, users, implementation, migration, and ongoing bookkeeping or accountant time.

Use vendor pricing pages as a starting point, not a quote: displayed promotions, billing terms, features, and availability can change. These comparisons do not establish a universal winner. For example, FreshBooks lists its U.S. payroll product as a separate add-on at $40/month plus $6 per user per month (FreshBooks pricing), while Xero lists payroll powered by Gusto as optional (Xero U.S. plans). Confirm jurisdiction, tax filings, employee coverage, and total recurring cost directly with the provider.

Match the shortlist to your business

Freelancer or solo consultant

Prioritize straightforward invoicing, expenses, client limits, bank reconciliation, and tax-ready reports. A free or lower-tier plan may work if its limits and bank-feed access suit your activity.

Growing service business or agency

Compare project profitability, time tracking, recurring billing, vendor bills, user roles, and accountant collaboration. If several staff need access, include each required seat in the price calculation.

Retailer or ecommerce seller

Test the complete path from sale to refund and inventory adjustment. Confirm whether the system provides reliable inventory valuation and cost-of-goods-sold accounting, and whether sales channels, warehouses, and returns are handled adequately. Zoho’s higher plans describe inventory tracking, warehouses, serial and batch tracking, shipment tracking, and connections to channels including Etsy, eBay, Amazon, and Shopify (Zoho Books plans).

Employer or multi-entity company

Choose payroll on its compliance and filing scope, not simply because the accounting product displays a payroll option. A business needing intercompany entries, consolidated reporting, advanced controls, or revenue recognition should assess mid-market accounting or ERP products rather than stretching a small-business plan.

Business with an accountant

Ask the accountant which systems they can support and whether they can review your chart of accounts, opening balances, and month-end close. Familiarity can save time and reduce the chance that a technically capable system is configured poorly.

Security, access, and data portability

Before storing financial records, check whether the service offers two-factor authentication, role-based permissions, change history, separate accountant access, and usable exports. Read its cancellation, retention, backup, and data-deletion terms; do not assume you will retain access indefinitely after closing an account. Clarify whether payment-card data is handled by the accounting vendor or a separate payment processor.

Zoho states that Books uses two-factor authentication, SSL encryption, and automatic cloud backups on its pricing page (Zoho Books). Those are vendor statements, not an independent security audit. Assess the provider’s published security and privacy information against your own requirements.

Set up or migrate without losing control of the books

  1. Confirm the legal entity, country, currency, tax registrations, and accounting method with your accountant if needed.
  2. Choose or review the chart of accounts, then set the fiscal year and tax settings.
  3. Connect bank and credit-card accounts, and decide which historical transactions to import.
  4. Import opening balances and map old accounts carefully; avoid duplicating transactions already present in the new system.
  5. Configure customers, vendors, products, services, payment terms, and tax rates.
  6. Set user roles and accountant access, invoice templates, and payment methods.
  7. Establish a routine for transaction review, reconciliation, and month-end reporting.
  8. Run test reports and reconcile opening balances against bank statements and prior records.
  9. Keep the former system read-only until the new books are validated, and export records before cancelling the old account.

Common migration failures include incorrect opening balances, accounts mapped to the wrong categories, lost invoice numbers or attachments, duplicate bank activity, and recreation of transactions that had already been reconciled. Review payroll history and tax settings separately: transferring a payroll account does not by itself prove that historical liabilities moved correctly.
