What Are Stablecoins and How Do They Keep Their Peg to the Dollar?

Stablecoins are crypto assets designed to hold a relatively stable value against a reference asset, most often the U.S. dollar. A token stays near $1 through some combination of reserves, minting and redemption rules, collateral, automated liquidations and market arbitrage. “Stable” describes a target and a mechanism—not an unconditional guarantee that every token can always be redeemed for one dollar.

What is a stablecoin?

A stablecoin is a blockchain-based crypto asset intended to track a reference value. The reference is usually one U.S. dollar, although some coins target another fiat currency, gold or a basket of assets. The Securities and Exchange Commission’s Division of Corporation Finance described a stablecoin in 2025 as “a type of crypto asset designed to maintain a stable value relative to a reference asset, such as USD or another fiat currency, or a commodity like gold, or a pool or basket of assets.”

The dollar dominates stablecoin markets. The International Monetary Fund reported in 2025 that 97 percent of stablecoin issuance was dollar-pegged. A dollar-linked token may be used to move money between crypto platforms, settle trades, store value temporarily or make programmable payments without transferring a bank deposit on every transaction.

Stablecoins are not the same as dollars in a bank account. They are tokens issued under particular legal, operational and technical arrangements. Their value depends on what supports the peg, who can exchange tokens directly with the issuer, how quickly reserves can be accessed and whether markets remain liquid when many holders want to sell.

How a dollar peg is supposed to work

Primary minting and redemption

In a reserve-backed design, an authorized customer gives the issuer dollars or dollar-equivalent assets and receives newly minted tokens, normally at a one-to-one rate. When the customer returns tokens, the issuer burns them or removes them from circulation and pays out dollars. The intended rule is that the value of eligible reserves is at least equal to the value of tokens outstanding.

Direct minting and redemption are often limited to institutional customers that meet identity, banking and contractual requirements. Most individuals trade stablecoins on exchanges or other secondary markets instead of dealing with the issuer. That distinction matters: a token can be designed for one-dollar redemption while an individual holder may not have a direct right or practical ability to redeem at par.

Secondary-market arbitrage

Market participants help pull the trading price toward $1. If a coin falls to $0.99 and an eligible participant can redeem it for $1, that participant can buy the discounted tokens, redeem them and capture the difference. Redemption removes tokens from circulation, reducing supply and usually supporting the price.

If a coin rises to $1.01, an eligible participant can mint tokens for $1 and sell them in the market for $1.01. The added supply tends to push the price down toward the target. This arbitrage is not automatic or risk-free. It requires functioning primary redemption, sufficient reserves, reliable banking access, exchange liquidity and participants willing to commit capital while prices move.

What “backed” means

“Backed by dollars” can describe several different assets. Reserves may include bank deposits, short-term U.S. Treasury bills, overnight reverse repos collateralized by Treasuries and other short-maturity liquid instruments. The quality, maturity, custody, legal ownership and availability of those assets matter as much as the headline reserve value.

The IMF’s 2025 analysis described USDC reserves as 40 percent short-term U.S. Treasury bills and 45 percent overnight reverse repos collateralized by U.S. Treasuries, with the remainder mainly deposits and other reserve assets. That is a dated composition, not a permanent description of every reserve-backed coin or a promise that the mix will remain unchanged.

The three main stablecoin designs

Fiat- or reserve-backed stablecoins

These coins rely on an issuer and assets held outside the blockchain. The issuer records tokens on a blockchain and maintains reserves intended to cover the outstanding supply. The model is comparatively straightforward, but holders must trust the issuer’s accounting, custodians, banking relationships, legal structure and redemption process.

  • Main support: cash, bank deposits, Treasury bills, reverse repos or other liquid reserve assets.
  • Price mechanism: one-to-one minting and redemption, reinforced by secondary-market arbitrage.
  • Main dependencies: the issuer, banks, custodians, reserve disclosures and access to primary markets.
  • Main risks: reserve impairment, delayed redemption, legal claims, operational failure and loss of market liquidity.

Crypto-collateralized stablecoins

A crypto-collateralized coin uses volatile digital assets locked in a smart contract. A borrower deposits more market value than the amount of stablecoins received. For example, a system could require collateral worth substantially more than one dollar for each dollar of token debt. The excess is a buffer against price swings.

Smart contracts and market oracles monitor collateral values. If the collateral ratio falls below a required threshold, an automated or authorized liquidation process sells collateral and removes or repays stablecoins. Overcollateralization reduces dependence on a centralized reserve custodian, but it does not remove risk. A rapid market crash, inaccurate oracle, congested blockchain, faulty contract or insufficient liquidation liquidity can leave the system undercollateralized.

Algorithmic or undercollateralized stablecoins

Algorithmic designs try to move a token toward its target by changing supply, offering incentives or issuing related tokens rather than holding enough external reserve assets. The backing asset may be endogenous—created by and dependent on the same system.

This structure can work while confidence and market demand remain strong. It is vulnerable to reflexive failures, however. If confidence falls, holders may sell the stablecoin and the related backing token. Falling prices can then require more issuance or selling, which pushes prices down further. The Federal Reserve has highlighted this feedback-loop risk for systems whose backing is endogenous.

Why a stablecoin can lose its peg

Reserves are impaired, unavailable or unclear

Holders may sell or redeem when they doubt that reserves are sufficient, liquid or legally available. Even assets that are valuable in normal conditions may take time to sell. Unclear disclosures can create the same market reaction as an actual shortfall because holders cannot verify what supports the token.

Redemption is restricted or delayed

A coin can trade below $1 even when reserves exist if direct redemption is closed, limited to certain customers, delayed by banking disruptions or subject to contractual conditions. Without access to the primary market, arbitrageurs cannot reliably convert a discounted token into a dollar, so the secondary-market price can remain below the target.

Secondary-market liquidity dries up

Arbitrage requires buyers, sellers, exchange order books and capital. In a thin market, a modest sale can move the price sharply. During a broad crypto sell-off, market makers may reduce risk at the same time that holders are seeking cash, widening the gap from $1.

Crypto collateral falls too quickly

For a crypto-backed coin, a sudden decline in collateral can breach required ratios before liquidators can sell. Network congestion, volatile prices or a faulty oracle can delay action. If liquidation proceeds are insufficient, the system may have less collateral than the stablecoins it issued.

Algorithmic feedback becomes reflexive

In an undercollateralized design, the backing asset and the stablecoin can lose value together. Redemptions or incentive programs may create additional supply of the backing asset, driving its price down and weakening confidence further. Once users expect the mechanism to fail, rational selling can accelerate the failure.

Operational, legal or governance problems intervene

Issuers, custodians, smart contracts, administrators and applicable regulations all affect whether the promised conversion works. A technical exploit, frozen account, governance dispute, sanctions action or loss of a banking relationship can interrupt transfers or redemptions even without a change in the stated peg.

What happens when a stablecoin trades away from $1?

The first visible effect is a market price different from the target—for example, $0.98 or $1.02. The outcome depends on the design and the cause.

  • Short-lived market imbalance: If reserves, redemption and liquidity are functioning, arbitrage can narrow the gap as participants buy below $1 or mint and sell above $1.
  • Persistent discount: If primary redemption is unavailable or confidence in reserves is damaged, the token may trade below $1 for an extended period. Secondary-market holders bear the loss even if an issuer later resumes redemptions.
  • Collateral stress: A crypto-backed system may liquidate positions, raise collateral requirements or reduce issuance. Losses can be transferred to borrowers or remaining users if collateral is insufficient.
  • Run and wind-down: If many holders seek dollars simultaneously, an issuer may sell reserves rapidly, suspend activity under its terms or enter a legal process. The market price can fall before any final recovery is known.

A temporary deviation is therefore not proof that a coin is worthless, but it is a signal to examine redemption access, reserve quality and the reason for the move rather than assuming an automatic return to $1.

Are stablecoins backed by real dollars?

Some reserve-backed stablecoins are intended to be covered by dollars or dollar-equivalent assets, but “one token equals one dollar” does not tell you where the assets are held or who can claim them. A reserve may consist partly of Treasury bills, reverse repos and deposits rather than physical cash. The relevant questions are whether the assets are actually held, whether their value can fall, whether they are segregated, and whether your type of account has a direct redemption right.

Crypto-collateralized coins are not backed by dollars in the same sense. Their support is volatile digital collateral, generally posted in excess of the token value. Algorithmic coins may hold little external collateral at all. In both cases, the mechanism—not a bank balance—does most of the work.

How to evaluate a stablecoin before using it

  1. Identify the reference asset. Confirm whether the token targets one U.S. dollar, another currency, gold or a basket, and whether the target is a market objective rather than a guarantee.
  2. Classify the design. Determine whether support is reserve-backed, crypto-collateralized or algorithmic. The risk questions differ materially among these models.
  3. Read reserve disclosures and dates. Look for the assets held, their maturities, custodians and the period covered. A percentage reported for 2025 should not be treated as a current figure indefinitely.
  4. Check who can mint and redeem. Find the minimum size, eligibility rules, fees, settlement time and any suspension rights. Trading on an exchange is not the same as having a contractual right to receive dollars from the issuer.
  5. Examine collateral and liquidation rules. For a crypto-backed coin, review the required ratio, liquidation threshold, oracle sources, auction process and what happens during blockchain congestion.
  6. Assess liquidity where you will trade. Compare order-book depth, spreads, transfer networks and the ability to move the token during stressed markets.
  7. Consider custody and legal exposure. Understand whether you hold the token directly, through an intermediary or in a lending protocol, and what happens if that intermediary fails.
  8. Plan for a depeg. Decide in advance how much loss you can tolerate, which conversion venues you would use and whether you can move funds off-chain if transfers are paused.

USDC, USDT, DAI and algorithmic stablecoins: what the names do and do not tell you

USDC and USDT are commonly discussed as reserve-backed dollar tokens; DAI is commonly associated with crypto-collateralized, overcollateralized borrowing; and “algorithmic stablecoin” describes a design that relies primarily on supply rules and incentives rather than sufficient external reserves. Those labels are starting points, not substitutes for checking current reserve reports, redemption terms and collateral parameters.

Two tokens with the same $1 objective can expose users to different risks. One may depend on an issuer and banking system, another on smart-contract liquidation and oracle quality, and another on confidence in an endogenous backing asset. Compare the mechanism and legal rights rather than assuming that a familiar ticker guarantees identical protection.

Why the peg matters to personal-finance users

Stablecoins can make transfers and trading faster or more programmable, but they add risks that a conventional dollar deposit does not have in the same form. A token can lose value, become temporarily untransferable, incur network fees, or be exposed to a failed protocol or intermediary. Deposit insurance, bankruptcy treatment and consumer protections may differ from those attached to a bank account, depending on the issuer, jurisdiction and product used.

Do not treat a stablecoin balance as emergency cash solely because its quoted price is near $1. Keep money needed for bills and short-term obligations in an account and form that matches those obligations. Use a stablecoin only after understanding the conversion path back to spendable currency and the possibility that the path may be unavailable during market stress.

The bottom line

Stablecoins keep close to a dollar when their backing, conversion process and market liquidity reinforce one another. Reserve-backed coins use issuer-held assets and one-to-one minting and redemption; crypto-collateralized coins use excess digital collateral and liquidations; algorithmic coins use supply and incentive mechanisms with greater confidence and run risk. The peg is a target maintained by institutions, contracts and arbitrage—not a promise that eliminates loss.
