Underwrite the property you can document today, then prove that your price and debt still work if weak rents, low occupancy, concessions and expensive capital last longer than planned. Start with collected cash and lease-level evidence—not advertised rents or a hoped-for recovery. Build separate current, supportable base and downside cases; value the recovery path rather than capitalizing a distressed year as if it were stabilized; and make the bid conditional on enough equity and liquidity to carry the downside.

How do I underwrite an apartment acquisition when rents and occupancy are falling?

The central discipline is to separate three questions that are often blended together:

As an Amazon Associate I earn from qualifying purchases.

  • What is the property earning now? Reconcile the rent roll to signed leases, collections, delinquency, concessions, vacancy duration and unit availability.
  • What can it reasonably earn? Test the submarket’s supply, absorption, employment, population and competing lease-up properties before assuming a rebound.
  • Can the purchase price and financing survive the path between those two states? Model weaker income, higher expenses, longer recovery, refinancing risk and a less favorable exit.

Interagency guidance from the Federal Reserve, FDIC and OCC says, “Prudently underwritten real estate loans should reflect all relevant credit factors, including—” property income, collateral value, borrower strength, invested equity and secondary repayment sources. That framework is useful for an acquisition even when you are not the regulated lender: a property can look attractive on a pro forma and still fail its debt and liquidity tests.

No national rent, vacancy or cap-rate statistic can substitute for the subject property’s evidence. A regional series that appears to stabilize does not establish that your unit mix, vintage, submarket or lease-up competition has turned.

1. Reconstruct the property’s actual operating picture

Request enough information to trace every material revenue and expense assumption to a lease, invoice, bank record or defensible market comparison. Keep a copy of the seller’s schedule and create your own normalized model; do not simply overwrite optimistic cells.

Build a lease-level rent and collections file

  • Obtain the current rent roll with unit number, floor plan, square footage, lease start and expiration, contractual rent, fees, concessions, security deposit and resident status.
  • Obtain executed leases and amendments for a representative sample, and all leases expiring during the first 12 to 18 months after closing.
  • Reconcile billed rent to cash actually collected. Show delinquency, bad debt, payment plans, write-offs and aged receivables separately from physical vacancy.
  • List vacant units by days vacant, make-ready status, asking rent, signed rent if leased, required repairs and expected ready date.
  • Track renewals, notices to vacate, skips, evictions and applications that failed screening. A high occupied count can conceal a deteriorating resident-quality or collections problem.

Interagency policy identifies current and projected vacancy, lease terms, rental rates, sales prices including concessions and operating expenses as market factors to monitor. In practice, that means an asking rent is not revenue until a qualified resident signs and pays.

Use physical and economic occupancy separately

Physical occupancy is the share of units occupied. Economic occupancy measures the rent and other recurring income actually collected relative to potential income after concessions, delinquency and bad debt. Calculate both for at least the trailing 12 months and the most recent three months. Explain every divergence. For example, 94% physical occupancy with heavy free-rent packages and unpaid balances may produce less cash than 90% occupancy with firm collections.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Reconcile in-place, effective and market rent

For each unit, show contractual rent, recurring fees, concession amortization, net effective rent and collected rent. Compare in-place lease rates with recent signed leases at the property, renewal offers, credible nearby comparables and actual lease-up velocity. Advertised asking rents can be stale, limited to renovated units or paired with concessions that are not visible in the headline number.

Document the adjustment from current leases to any forward rent assumption. If a rent increase requires renovation, a different floor plan or a new amenity package, include the turn cost, downtime and probability of achieving the price. Do not apply a single market-rent premium to every unit when the evidence is concentrated in a small subset.

Verify the historical operating statement

Reconcile trailing operating statements to general-ledger detail, tax returns or bank and collection reports where available. Investigate unusual swings in utilities, payroll, repairs, marketing, legal expense, insurance and property taxes. Identify expenses paid by the seller, owner-managed labor, one-time credits and deferred maintenance that will return after closing. Separate recurring operating costs from capital work such as roofs, boilers, paving, life-safety systems and unit renovations.

2. Diagnose whether the weakness is property-specific or a submarket problem

Falling performance has different implications when a property is losing residents to a new competing building, when an entire employment base is contracting, or when management has simply failed to maintain service and price units correctly. Your recovery period and capital plan depend on the diagnosis.

Map current and future competition

For the relevant renter segment, inventory completed properties, projects under construction, permitted projects and likely deliveries. Record unit count, floor plans, amenity package, effective rents after concessions, lease-up pace and proximity to the subject. A large delivery can suppress occupancy and rents after the building opens; a project that is merely proposed should receive a different probability and timing assumption.

Interagency guidance specifically calls for review of “current and projected vacancy, construction, and absorption rates.” Ask how many units the submarket absorbed during the same period that competing units delivered. If supply is growing faster than household formation, do not assume the overhang clears by your planned sale or refinance date without evidence.

Check demand and economic concentration

  • Review population and household formation by the property’s renter profile, not only the metropolitan total.
  • Measure employment growth, layoffs, office occupancy and the concentration of major employers within a practical commuting radius.
  • Identify transportation, school, zoning, insurance and regulatory changes that affect this specific location.
  • Compare the subject’s unit sizes, parking, amenities, age and condition with the properties winning leases today.

Do not underwrite a rebound solely because an asking-rent index has stopped declining. A series may lag signed leases, omit concessions or represent a different unit mix from the subject.

Separate management execution from market demand

Review response times, online lead conversion, tour-to-lease conversion, renewal offers, maintenance backlog, resident complaints and make-ready cycle time. If the subject underperforms otherwise similar buildings, a management fix may create upside; if every nearby property is discounting, the same plan cannot be treated as a property-specific solution. Price the labor, marketing and renovation needed to execute the turnaround, and assign a realistic ramp rather than immediate stabilization.

3. Build visible current, base and downside operating cases

Use separate columns for assumptions, not a single blended forecast. The purpose is to show how long cash flow remains weak and how much capital the owner must supply before recovery.

Case Purpose Required assumptions Decision use
Current/in-place Describe the asset at closing Collected rent, actual vacancy, existing concessions, delinquency, current expenses and known capital needs Tests immediate debt service and liquidity
Supportable base Show a recovery that local evidence can support Unit-level rent changes, realistic lease-up pace, renewal behavior, expense growth and a dated stabilization path Tests whether the business plan is achievable without heroic assumptions
Downside Expose failure points Lower effective rents, weaker occupancy, greater concessions, slower absorption, expense pressure, higher interest or refinance cost and a later recovery Sets maximum price, reserves and walk-away conditions

For every case, calculate gross potential rent, vacancy and credit loss, concessions, other income, effective gross income, each operating expense line, net operating income (NOI), capital expenditures and cash flow after debt service. Show the timing of each assumption by month or quarter during lease-up; an annual average can hide a cash shortfall that occurs before a recovery.

Stress revenue with property evidence

Use signed lease outcomes, renewal history, days vacant and competing effective rents to set rent and occupancy changes. Stress the variables that are actually moving: a longer vacancy duration, a higher concession, lower renewal conversion or more bad debt. Do not import arbitrary shock percentages as if a regulator prescribed them. Interagency guidance requires sensitivity and risk analysis for changes such as interest rates, vacancy and operating expenses, but it does not mandate one universal shock.

Stress expenses and capital needs

Model insurance, taxes, payroll, utilities, repairs, contract services, management fees, reserves and replacement capital independently. Insurance and taxes can rise even while rents fall. Utility expense may increase when vacant units require heating or cooling, and deferred repairs can accelerate resident loss. Include make-ready costs, commissions, turn time, roof or mechanical work and code compliance when the physical inspection supports them.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Make the recovery period explicit

State the quarter in which occupancy, effective rent and concessions reach your stabilization definition. Then test a recovery six or 12 months later than planned. The cash reserve must cover operating deficits and capital work during the delay; a forecast that reaches stabilization eventually is not safe if the borrower cannot fund the intervening months.

4. Value current and stabilized conditions honestly

Present current NOI and normalized or stabilized NOI on separate pages. For each adjustment, identify the unit, lease evidence, cost, timing and probability. A theoretical stabilized rent roll is not current income.

Why a distressed year should not be capitalized as stabilized

Federal supervisory guidance defines stabilized income as NOI at normal occupancy and rental rates. It states: “The direct capitalization technique is not an appropriate valuation technique for troubled real estate since income generated by the property is not at normal or stabilized levels.” If current income is abnormally low, dividing that NOI by a cap rate can produce a misleadingly low value; dividing an invented future NOI by a cap rate can produce a misleadingly high value.

For troubled real estate, the guidance describes discounting the period required to reach full income potential and then applying a terminal cap rate to the reversion. In your model, forecast the dated path from current collections through lease-up, deduct the operating and capital cash required along the way, discount those cash flows at a rate appropriate to the risk, and apply the exit cap rate only to a supported terminal NOI.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Support the cap rate and terminal assumptions

Use comparable sales that match the subject’s geography, building characteristics, unit mix, age, condition, financing context and special rental arrangements. Explain adjustments rather than selecting the lowest cap rate in a broker package. Test a higher exit cap rate alongside lower terminal NOI; a sale under weaker conditions can reduce proceeds even if operations improve.

Fannie Mae issued temporary inflation guidance in 2023 that called for scrutiny of income and expense assumptions and cap-rate data under volatility. That supplement was retired in November 2024, so it is historical context rather than current binding policy. Current valuation work still needs dated comparable evidence and transparent sensitivity analysis.

5. Test debt capacity and value as separate but linked constraints

A lower NOI reduces debt-service capacity. A higher appropriate cap rate lowers value. The same downside can therefore breach both a lender’s coverage test and the equity’s value cushion.

Calculate the core debt metrics

  • Debt-service coverage ratio (DSCR): NOI divided by annual debt service. Calculate it for current, base and downside NOI, using the actual amortization and interest terms.
  • Loan-to-value (LTV): loan amount divided by the value supported by the relevant scenario. Show how LTV changes when NOI falls or the cap rate rises.
  • Debt yield: NOI divided by the loan balance, if the lender uses it. Confirm the lender’s definition and whether it uses current or underwritten NOI.
  • Cash-on-cash requirement: equity cash flow after debt service and capital needs, including additional contributions during a weak lease-up.
  • Refinance or sale proceeds: balance at maturity compared with value and transaction costs under a weaker NOI and less favorable exit cap rate.

Do not treat one DSCR, LTV or debt-yield hurdle as universal. Requirements vary by lender program, asset, geography, borrower and loan structure. Obtain the written term sheet and model covenants, interest-rate resets, amortization, reserves, extension conditions, cash-management triggers, maturity and recourse.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Model interest-rate and refinancing risk

Run the loan at the quoted rate and at a higher rate if the debt is floating or will refinance before the property is demonstrably stable. Include interest-only expiration, amortization changes, fees, rate caps and replacement-reserve requirements. At maturity, test a lender that values the property from the lower forward NOI and higher cap rate rather than accepting your original pro forma. A favorable refinance is not a source of liquidity until its terms are supportable.

Evaluate the whole repayment package

Underwriting should consider property income, collateral value, borrower credit, invested equity, sponsor liquidity and secondary repayment sources. Identify who funds operating deficits, whether that liquidity is committed, and what happens if capital work costs more or takes longer. LTV alone cannot answer whether the deal survives a prolonged downturn.

6. Translate the downside case into a bid and a walk-away rule

Convert the downside model into an explicit maximum price rather than negotiating from a target return alone.

  1. Set the minimum cash reserve needed to cover modeled operating deficits, lease-up costs, required repairs, lender reserves and a contingency for a later recovery.
  2. Calculate the equity required at closing plus the maximum additional contribution before stabilization.
  3. Size debt so current and downside DSCR, maturity value and covenant tests remain workable without assuming a quick refinance.
  4. Value the property using the supported recovery path and a higher exit cap-rate sensitivity, not only a stabilized direct-capitalization result.
  5. Subtract required capital, transaction costs, financing costs and the reserve you will actually fund from the value or return objective.
  6. Set a walk-away condition: for example, an unfunded deficit, unsupported rent growth, immediate full occupancy, cap-rate compression or a refinance that must occur on favorable terms.

A deal may remain investable when the basis is low enough, the deficit is fundable and local evidence supports recovery. It is not defensible when the return requires several favorable events to happen at once.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

7. Compare apartments and financing offers on like-for-like evidence

When choosing among properties or loan proposals, normalize geography, unit mix, vintage, condition and lease terms before ranking them.

Comparison axis Questions to answer
Effective in-place income What rent is signed, collected and net of concessions and bad debt?
Occupancy and rollover What are physical and economic occupancy, vacancy duration, expirations and renewal trends?
Supply and absorption How many competing units are delivering, and is demand absorbing them?
Expense exposure Which costs are controllable, fixed, contractually locked or likely to rise?
NOI quality Which current-to-stabilized adjustments are supported by unit-level evidence?
Value sensitivity What happens to value at lower NOI and a higher cap rate?
Debt resilience Do DSCR, debt yield, LTV and maturity proceeds work in the downside case?
Liquidity and capital Can the sponsor fund deficits, turns, reserves and unexpected work?

8. Common underwriting errors and how to correct them

Using advertised rents as revenue

Failure: applying the highest online asking rent to every vacant unit. Correction: use signed leases, net effective rents, concessions and actual lease-up speed; treat asking rents as a market signal only.

Confusing occupied units with collected cash

Failure: accepting physical occupancy without analyzing delinquency, bad debt and free-rent periods. Correction: calculate economic occupancy and reconcile it to deposits and collection reports.

Assuming all supply will be absorbed before exit

Failure: setting a short recovery because the business plan says new deliveries are temporary. Correction: map delivery dates, absorption and competing concessions, then delay stabilization in a sensitivity case.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Capitalizing a distressed year or an invented year

Failure: using direct capitalization on abnormal NOI or applying a cap rate to unsupported stabilized income. Correction: show current NOI separately and discount the documented path to stabilization with a terminal cap rate supported by comparable sales.

Ignoring expenses that follow the recovery

Failure: projecting rent growth while holding insurance, taxes, payroll, utilities and repairs flat. Correction: model each expense line and include deferred maintenance and replacement capital.

Relying on LTV or one DSCR number

Failure: assuming a low entry LTV guarantees safety. Correction: test NOI, value, debt service, maturity proceeds, sponsor liquidity and secondary repayment sources together.

Leaving the recovery date vague

Failure: showing a stabilized year without identifying when it arrives or what funds the interim deficit. Correction: forecast monthly or quarterly lease-up and size reserves for a later recovery.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

9. A practical closing checklist

  • Rent roll reconciled to executed leases and collection records.
  • Physical and economic occupancy calculated for trailing and recent periods.
  • Concessions, delinquency, bad debt, vacancy days and renewal outcomes quantified.
  • Unit-level market-rent and lease-up evidence documented.
  • Construction pipeline, absorption, concessions and competing lease-ups mapped.
  • Population, employment and economic concentration assessed for the relevant renter segment.
  • Current, base and downside cases show revenue, expenses, capital needs and recovery timing.
  • Current NOI and stabilized NOI kept separate, with every adjustment supported.
  • Cap-rate and terminal-value sensitivities reflect comparable sales and a weaker exit.
  • Debt service, DSCR, debt yield, LTV, maturity, refinancing and reserve requirements tested.
  • Sponsor liquidity and secondary repayment sources verified rather than assumed.
  • Maximum price, required reserves and walk-away conditions approved before bidding.

Refresh rents, concessions, supply, insurance, taxes, lender terms and comparable sales immediately before committing. Regulatory guidance is a risk framework, not a universal acquisition formula; the final decision remains specific to the property, market, financing and investor’s ability to fund the downside.
