Do not treat annual recurring revenue (ARR) or fast AI-related growth as proof of durable demand: definitions vary, contracts can fail to renew, usage can fluctuate, and compute and service costs can change the economics.
Start with the customer value and the buyer
Map the path from product use to payment. Identify who uses the product, who approves the purchase, which budget pays, and what workflow or outcome the customer is buying. A model that saves time for one team may still lack a repeatable business if another department controls the budget or if implementation depends on substantial human work.

Ask what the customer pays for: access, seats, consumption, a completed task, a software license, implementation, or a mix. Establish whether the product replaces an existing expense or requires the buyer to create a new budget. Treat claims about market size or willingness to pay as hypotheses until they are supported by customer and contract evidence; the public-company filings cited here do not establish general AI startup market sizes or willingness-to-pay levels.

Build a revenue bridge rather than relying on a single “recurring revenue” label. For each stream, record the customer, contract term, minimum commitment, cancellation rights, renewal date, discounts and credits. Also mark whether the amount is signed, invoiced, collected or recognized in the accounts; those are different stages, not interchangeable descriptions of revenue.
#1 Best Overall
| Revenue stream | What to establish | What it means for durability |
|---|---|---|
| Committed subscription or usage | Term, minimum spend, payment schedule, cancellation terms and renewal conditions. | A contractual commitment can improve visibility for its term, but it does not by itself establish renewal or profitable delivery. |
| Month-to-month or uncommitted consumption | Actual customer usage by period, variation in usage, and whether a minimum payment applies. | Customers may use the product repeatedly without committing to a fixed amount; recurring use and committed revenue are not the same. |
| License | License scope and term, payment terms, and how the company recognizes the revenue. | Do not assume the timing of recognized revenue matches invoicing or cash collection; inspect the accounting policy. |
| Implementation and professional services | Hours or fees, delivery obligations, staffing needs, and whether services are sold with the product. | Services may support adoption, but determine whether growth depends on one-off work or ongoing delivery effort. |
| Credits and other one-off items | Who funded them, how they affect customer payments and usage, and how they are reflected in reported metrics. | Separate them from repeatable customer spending so they do not obscure underlying demand or cost to serve. |
DigitalOcean’s 2025 Form 10-K illustrates why usage and commitment need separate treatment: it describes a platform whose revenue is largely based on customer utilization; most customers are month-to-month, while some commit to minimum spend. That description is specific to DigitalOcean, but it highlights a general diligence distinction between repeat usage and contractually committed revenue. DigitalOcean 2025 Form 10-K.
Audit ARR instead of accepting the headline
ARR is a company-defined operating measure, not a standardized accounting figure, a forecast, or a substitute for recognized revenue and deferred revenue. Digital.ai stated in an SEC-filed earnings exhibit: “ARR does not have any standardized meaning and is therefore unlikely to be comparable to similarly titled measures presented by other companies.” That is the company’s statement, not a general rule issued by the SEC. Digital.ai Q1 2026 earnings exhibit. Intapp’s filing also describes ARR as a measure with company-specific definitions and limitations. Intapp filing for the quarter ended June 30, 2026.

- If you want to build a better future, you must believe in secrets.
- The great secret of our time is that there are still uncharted frontiers to explore and new inventions to create. In Zero to One, legendary entrepreneur and investor Peter Thiel shows how we can find singular ways to create those new things.
Request the exact formula and a monthly or quarterly reconciliation to the underlying contracts and customer records. Determine whether the calculation includes services, pilots, month-to-month usage, contracts in renewal negotiations or customers past contract expiration; whether it annualizes recent revenue or uses active contract value; and how it handles discounts, credits, foreign exchange and churn. Ask who approves adjustments and whether the method has changed between periods.
Contract status matters. ARR can include value that may never recur. SailPoint’s 2026 filing says it continued to include the annualized value of certain expired contracts while actively negotiating a renewal or new agreement, until the customer said it would not renew. The company said this treatment covered less than 1% of SaaS ARR at the reported dates. That is SailPoint’s specific policy and disclosure, not a recommended treatment for every startup. Reconcile reported metrics to revenue and cash
Compare ARR with recognized revenue, billings, deferred revenue, accounts receivable and cash collections. A growing ARR figure does not establish that customers have paid, that revenue has been recognized, or that the company is profitable. Inspect the accounting policy for bundled subscriptions, licenses, services and usage to understand when each stream enters reported revenue.
C3.ai’s FY2026 annual report says subscription revenue is recognized over the applicable subscription term and cautions that common subscription metrics, including ARR and net dollar-based retention, have limitations as indicators of future financial results. Use the filing as an example of why operating metrics should be read alongside accounting disclosures, not as a substitute for them. C3.ai FY2026 annual report.

Where diligence access permits, inspect customer-level cohorts and contract evidence. Ask how many customers renewed, expanded, contracted or left; whether a handful of design partners or pilots account for a large share; and whether new bookings or upsells are masking churn. For gross and net retention, request the cohort date and the numerator and denominator, plus the treatment of downsells, new customers and acquired accounts.

Read category growth and concentration as separate signals, not proof of cause and effect. DigitalOcean reported AI Customer ARR of $234 million at June 30, 2026, compared with $75 million at June 30, 2025. Separately, its top 25 customers accounted for approximately 20% of revenue in the three months ended June 30, 2026, compared with approximately 9% in the corresponding 2025 period. These company-reported figures do not establish that AI revenue caused the concentration change, and neither figure is a startup benchmark. DigitalOcean Form 10-Q for the quarter ended June 30, 2026.
The filings discussed here do not establish universal acceptable thresholds for retention or concentration. Compare a startup with its own cohorts, contract terms and customer evidence, and investigate whether a small number of customers could materially change the revenue picture.
Calculate AI-specific cost to serve
Build the cost picture per customer, task or unit of usage, using company records rather than sector-wide assumptions. Include model or API charges, GPU and cloud infrastructure, retrieval and storage, human review, customer support, implementation and credits. Then examine how each cost changes as usage grows and as the customer requires higher quality, lower latency or additional safeguards.
Ask who bears changes in model-provider pricing or availability, whether the product can switch to a lower-cost model without damaging results, and whether human work rises with volume. Compare gross margin after compute, support and implementation across customers and cohorts. The filings cited here do not provide general inference-cost or margin benchmarks, so any claim about a particular startup’s economics needs to be verified from that company’s own data.

For two candidate startups, compare like with like. An ARR growth rate alone can conceal different contract exposure, cost structures or accounting definitions. A useful comparison records:
- Contract commitment, term, minimum spend, renewal and cancellation exposure.
- Share of revenue from variable or uncommitted usage, services and one-off items.
- Retention and expansion by consistently defined customer cohort.
- Gross margin after compute, support and implementation, including cost changes with usage.
- Customer concentration and dependence on pilots, design partners or a few large accounts.
- Recognized revenue, billings, receivables, deferred revenue and cash collection.
- Metric definitions, reconciliation practices and changes in methodology.
Prefer the company that can substantiate repeat customer value, repeatable collection and credible cost-to-serve economics. If key records are unavailable, treat the uncertainty as unresolved rather than converting a management metric into a fact.
