You cannot calculate a defensible private-company ESOP value with a universal multiple, a book-value shortcut, or the company’s 409A option valuation. The relevant answer is the fair market value of the specific employer security on the correct valuation date for the particular plan or transaction. A qualified valuation professional analyzes the company and its shares; the ESOP trustee or other fiduciary must independently evaluate that work and make a prudent decision.
For certain nonpublic employer securities acquired by an ESOP after December 31, 1986, IRS examination guidance describes an independent-appraiser requirement. That appraisal is evidence for the fiduciary, not an automatic safe harbor. The fiduciary must investigate the assumptions, information, conflicts and transaction terms before accepting a value.

What “value” means in a private-company ESOP
In this context, value generally means fair market value (FMV) for employer securities held by a U.S. employee stock ownership plan. IRS guidance says plan assets must be valued at FMV rather than cost. FMV is not necessarily the price originally paid for the shares, their tax basis, a founder’s estimate, or an equity value shown in a financing presentation.

The conclusion must match the security being valued. Common stock, preferred stock, restricted shares and different classes can have different voting, dividend, conversion, liquidation and redemption rights. An enterprise-level estimate is only an intermediate point; the report must explain how company value relates to the actual class and number of shares held by the plan.

The assignment also has to identify its purpose. A purchase appraisal, an annual participant-account valuation, a sale to a disqualified person, a contribution, and another plan event can use different valuation dates and fact patterns. A value that was reasonable for one date or purpose is not automatically correct for another.
Start by fixing the valuation purpose and date
Before collecting numbers, write down exactly what the appraiser is being asked to value. IRS examination guidance identifies the transaction date for certain transactions involving a disqualified person. For other defined-contribution-plan purposes, it points to the plan’s most recent valuation date. Trust investments must be valued at least annually, on a specified date, using a method that is consistently followed and uniformly applied.
| Assignment | Questions to answer | Why it matters |
|---|---|---|
| ESOP purchase or sale | What security is changing hands, who is the seller or buyer, and what is the transaction date? | The price must be supportable for the actual transaction and parties, not merely for a prior annual valuation. |
| Annual account valuation | What date does the plan document specify, and has the same method been applied consistently? | Participant accounts require a recurring, uniformly applied valuation process. |
| Contribution or other plan event | What event triggers valuation, and are there special statutory or plan-document rules? | The relevant date and security rights can differ from a sale appraisal. |
| Publicly traded versus private security | Is the security readily tradable on an established securities market? | Nonpublic securities raise the independent-appraiser and marketability-analysis issues described in IRS guidance. |
Legal and fiduciary framework
Fair market value is the starting standard
The IRS distinguishes FMV from cost. A plan cannot justify an outdated purchase price simply because it is documented. The valuation should reflect information that a prudent buyer and seller would consider on the applicable date, including operating results, prospects, capital structure and the rights attached to the shares.
Independent appraisal requirements
IRS examination guidance describes an independent-appraiser requirement for certain nonpublic employer securities acquired by an ESOP after December 31, 1986. The precise statutory and regulatory application depends on the transaction and security, so the plan’s counsel should confirm the current rule for the specific case.

The appraiser does not replace the fiduciary
The Department of Labor states: “Under ERISA, an ESOP can pay no more than fair market value for company shares.” The trustee or named fiduciary therefore must determine whether the price and process protect participants. IRS examination guidance puts the point more sharply: “The independent appraisal will not in itself be a good faith determination.” That older manual should be read with current law and agency guidance, but its practical warning remains important: signing an appraisal without investigating it is not a prudent process.
Information a valuation professional needs
A defensible report depends on complete, current information. Assemble the materials before the engagement and identify who prepared each item.
- Several years of historical financial statements, tax returns and operating metrics.
- Current balance sheet information, cash, debt, working capital and off-balance-sheet obligations.
- Detailed capitalization tables showing every class, option, warrant, convertible instrument and repurchase right.
- Stock-plan documents, shareholder agreements and provisions governing voting, dividends, liquidation, conversion, transfer or redemption.
- Board-approved budgets, forecasts and longer-range projections, with the assumptions and people responsible for preparing them.
- Customer concentration, contract terms, renewal rates, backlog, supplier dependence and other operating risks relevant to the business.
- Debt agreements, proposed ESOP financing, interest rates, amortization, covenants, guarantees and projected debt-service capacity.
- Details of the proposed transaction, including price mechanics, seller notes, earn-outs, escrow, indemnities and other terms that could affect economics.
- Prior appraisals and material events since the last valuation date.
DOL process materials emphasize reasonable inquiry into the projections, the preparers’ incentives, possible conflicts, the reasonableness of the forecasts and the basis for selecting comparable companies. Delivering a spreadsheet without this context leaves the fiduciary unable to test the conclusion.

Professional practice may use income, market and asset-based analyses, or a combination. No reviewed IRS or DOL source mandates one approach for every private company. The appropriate method depends on the business, the quality of available data, the security rights and the purpose of the valuation. The report should explain why the selected evidence fits this company and why other evidence was given less weight.

Income evidence
An income analysis starts with expected cash flows or earnings and tests whether the projections are realistic. The appraiser should compare projected performance with the company’s historical results and with relevant comparable-company metrics. Growth, margins, reinvestment needs, cyclicality and the risk of missing the forecast all affect the analysis. A forecast supplied by management is an input to test, not a guaranteed outcome.
Market evidence
A market analysis may examine transactions or publicly traded companies. DOL materials call for a written explanation of why selected public companies are comparable, including differences in size, customer concentration when available and earnings volatility. A list of superficially similar companies is not enough; the report should explain the operational and financial reasons for each selection and the adjustments, if any, made for differences.
Asset and balance-sheet evidence
Asset values can be particularly relevant when a company’s worth is tied to real estate, investment assets or other identifiable property, or when earnings do not capture the economics of the business. The balance sheet still requires analysis: recorded book values may not equal current economic values, and liabilities or contingent obligations can reduce equity value.

The IRS examination manual specifically flags discounts for lack of marketability or minority ownership as matters to examine. It does not prescribe a universal percentage. Any discount or premium should be tied to the actual security rights, restrictions, expected holding period, control characteristics and available evidence. Subsequent events that were foreseeable on the valuation date may also affect the conclusion; events arising only afterward should not be casually inserted into an earlier value.

Connecting enterprise value to the ESOP’s actual shares
A report should show the bridge from the operating-business analysis to the equity value of the security held by the plan. That normally requires a clear treatment of cash, debt, debt-like obligations, nonoperating assets, preferred claims, options and other dilutive instruments. It must then address the capitalization table and the rights of the specific class being valued.
There is no honest per-share answer without company-specific financials, capitalization data, share terms, forecasts and transaction facts. A generic calculator can illustrate arithmetic, but it cannot establish FMV. If the report presents a per-share conclusion, the fiduciary should be able to trace it back to the selected valuation date, the security count and every material adjustment.
A fiduciary’s review, step by step
- Check the adviser’s independence and qualifications. Identify financial, personal or transaction relationships that could affect judgment. Confirm that the adviser has relevant private-company and ESOP experience.
- Confirm the assignment. Make sure the report names the correct company, security class, valuation purpose, valuation date and standard of value.
- Test the information set. Ask whether the financial statements, forecasts, debt schedules, capitalization table and transaction terms are complete and current. Investigate material gaps rather than assuming they are immaterial.
- Challenge the projections. Compare forecasts with historical performance, budgets, industry conditions and comparable-company results. Ask who prepared them, what changed from the prior forecast and whether management has met earlier projections.
- Review comparable companies and transactions. Require a written explanation of comparability, including size, customer concentration where available and earnings volatility. Reject a peer set chosen only because it produces a favorable result.
- Examine financing and debt service. Test whether the sponsor can meet scheduled principal and interest under the proposed terms and under reasonable downside cases. Financing terms can change the economics of an ESOP transaction.
- Evaluate discounts, premiums and security rights. Confirm that any marketability, minority, control or other adjustment is supported by facts about the actual shares rather than a default percentage.
- Consider foreseeable events. Determine whether pending contracts, litigation, customer losses, acquisitions, leadership changes or other events were known or reasonably foreseeable on the valuation date.
- Reach and document a decision. The fiduciary should record the questions asked, answers received, reliance on the adviser, any requested revisions and the reasons the final price or account value is prudent.
Annual valuations versus transaction valuations
An annual account valuation is part of the plan’s recurring administration. The plan should use a specified date and a method applied consistently and uniformly. A transaction involving a disqualified person can instead require attention to the transaction date under IRS examination guidance. Do not roll an old annual value into a later transaction without checking whether material assumptions, capital structure or market conditions changed.

Special issue for S corporation ESOPs
An S corporation ESOP requires a separate review under Internal Revenue Code section 409(p). IRS materials describe restrictions when ownership is concentrated among certain 10-percent owners holding at least half of the corporation’s interests. These are concentration and plan-operation rules, not valuation multiples. A company can have a carefully prepared FMV appraisal and still face a 409(p) compliance problem, so tax and ERISA professionals should analyze the issues separately.
Common mistakes and how to correct them
| Mistake | Why it fails | Better practice |
|---|---|---|
| Using cost or book value as the answer | FMV can diverge from historical cost and accounting values. | Obtain a current valuation for the identified security and date. |
| Substituting a 409A valuation | A stock-option tax valuation serves a different purpose and may use different assumptions. | Ask counsel and the appraiser whether any information can be reused; do not assume the conclusions are interchangeable. |
| Accepting management’s forecast without testing | Optimistic or stale projections can inflate value. | Compare forecasts with history, prior forecast accuracy and comparable-company performance. |
| Choosing peers by name only | Industry labels can hide differences in scale, concentration and volatility. | Require a written comparability analysis and explain exclusions. |
| Applying a default discount | Marketability and minority effects depend on the actual rights and restrictions. | Demand evidence and a security-specific explanation. |
| Ignoring financing capacity | An attractive headline price may be unsustainable if debt service strains the sponsor. | Review interest, amortization, covenants, cash flow and downside cases. |
| Treating the appraisal as a safe harbor | The fiduciary remains responsible for a prudent investigation. | Document independent questions, follow-up and the final reasoning. |
| Using an old report for a new event | Operations, capital structure and foreseeable events may have changed. | Confirm the date and refresh material assumptions before relying on it. |
What a complete valuation file should contain
Retain the final report and the information that lets a later reviewer understand the decision. The file should identify the valuation date and purpose; describe the security and capitalization; list the financial and transaction materials reviewed; explain the methods and their consistent application; document projections, comparable-company selection, debt-service analysis and discounts; disclose conflicts; and record the fiduciary’s questions and conclusion.
There is no generally applicable fee, multiple or per-share figure established by the governing materials. Cost depends on company complexity, transaction structure, records, security classes and the extent of analysis. A professional adviser can quote a scope after reviewing those facts, but a low-cost spreadsheet cannot substitute for an independent appraisal and fiduciary process where those are required.
When to obtain professional help
Use an independent ESOP valuation adviser for the appraisal and involve ERISA counsel when the transaction, fiduciary process or plan document raises legal questions. S corporation sponsors should add tax advice focused on section 409(p). The professionals should coordinate, but their roles are distinct: the appraiser analyzes value, counsel interprets legal requirements, and the fiduciary makes the decision for participants and beneficiaries.
The practical calculation is therefore a disciplined process rather than a single equation: define the security and date, gather complete information, analyze historical and forecast evidence, test comparable companies and financing, translate the result to the actual shares, and document the fiduciary’s independent review. That process is what makes an ESOP value defensible.
